Experts say the growth rate is likely to drop below 7%. U.S. president Trump's statement calling for a list of goods for tariffs on $200 billion of Chinese goods leaves China without a clear response and facing new risks. The U.S. exports about $150 billion in goods to China so that China would have to impose penalties to respond at the same level. Future targets and actual growth now look to be much lower.The trade war with the U.S. has the effect of dampening growth leading to calls for the central bank to loosen its monetary stance. In response to Trump's announcement the People's Bank of China pumped $31 billion into the nation's banks. China is studying Japan's response in the 1980's and 1990's when the U.S. took strong action against Japan's growing trade surplus. Japan responded by appreciating its currency and using stimulus to cushion the effect of lower exports on the economy. The stimulus led to the housing bubble and over time a period of low growth and stagnant economy. The large China stimulus in 2008-2009 has compounded the problems in the banking system. Not deleveraging and controlling financial risks in China's banking system because of the trade war would bring a new set of risks. ...

Risks to China's banking system from the bond market in China. China's bond market has grown rapidly to 25.5 trillion yuan or $4.1 trillion yuan, especialy in the period following the stimulus. But it is not similiar to bond markets in developed countries, the U.S., Japan and France. It has a patchwork of regulators, is closed to foreign investors, and does not offer protections to investors. It also lacks an effective ratings system. Most bonds are held and traded by the banks, which concentrates the risks in the banking system. In developed countries the risks are spread out among investors. Bond markets offer the advantage of reducing dependence on banks for lending but with banks holding most of the bonds in China, including that of local governments, the risks if bond issuers default are concentrated in the banking system.

Banks claims on other banks in China increased for the financial sector from 25% in 2009 to 43% of total loans. The risk is that many of these claims are credit extended to China's shadow banking system which makes loans to property developers and other high risk borrowers. In this situation the non performing loan ratios released by the large Chinese banks and the core capital adequacy ratios are not a good measure for protection from risk in China's banking system and conceal hidden risks. Bank of China's nonperforming loan ratio fell to 0.94% in June from 1% at the end of 2011, and its core capital adequacy ratio moved from 10.08% to 10.15%. Fitch Ratings analyst Charlene Chu tracks unreported debt in China's shadow banking system. She is doing this after moving to China in 2004, following work at the New York Fed. She was first alerted to the increase in unreported private debt when a banker disclosed to her at a meeting that he was pushing loans off the bank's books by repackaging it as securities and calling it wealth management products. She sees shadow lending in the banking system as a way to extend credit beyond the bank's government quota and not disclose questionable loans. The growth in private debt is alarming, much of it unreported. China undercounted private debt by 28% or 1.3 trillion yuan ($212 billon ) in the first half of 2010. In July 2011, the People's Bank of China added many of this type of off-balance sheet type of lending to its figures, following Chu's example. Her figures are still higher and she says conservative estimates. Fitch Ratings puts China's private sector debt at 214% of China's GDP as of June 2013, from 129% in 2008.The central bank's estimate is about 20% lower. In China's state banking system larger banks will get more state support than the smaller banks. Smaller banks such as Everbright Bank and Bank of Nanjing have 20% of loans made to local government financing vehicles, this compares with 6-7% for larger banks such as ICBC, Bank of China, China Construction Bank, and Agricultural Bank of China. Because of the poor asset quality and high risk of such loans the smaller banks are likely to be the first to face trouble in a financial crisis.

The Economist points to a second hit from bad debt in the post 2008 stimulus binge of spending in China. This is after an earlier hit, that was absorbed as a result of high growth rates and high savings. About $420 billion was injected into 5 state owned banks since 1998, according to one estimate, as a result of the first hit to China's banks from bad debt. In this second round of bad debt, covered in more detail by David Barboza in the New York Times, and merely alluded to here, many bad loans to infrastructure projects were rushed through by local governments. The Economist considers this one of the successes of the state directed banking system, that loans were quickly made and projects started in the post 2008 crisis period; and expresses the view that this hit will be absorbed just like the last hit. However the more detailed account by David Barboza and in Business Week, points to the working of a system of incentives gone astray in a capitalist system without the necessary controls or regulation. Local governments used investment companies to take on loans, which were then used to prepare properties to be auctioned off at a profit and speculative prices to state owned companies in different industrial sectors. This is part of rampant speculation in China in real estate markets. Can China with its high savings and growth absorb a second hit? This depends on the magnitude of the hit and the size of the bad debt, which depends on how long this speculative market continues to operate, and how bad debt is hidden in the books. The difference this time is that large state owned companies in different industrial sectors are engaged in this speculation. The other difference is that the high growth rates in China depend on continued large trade deficits with the USA and Western Europe, something which is not likely to continue for long, as consumers in Europe and the USA with high debt are becoming cautious spenders. This suggests that China, like the US with the mortgage crisis, faces the same effects of unregulated or uncontrolled speculative behaviours, that can endanger the banking system....

China's shadow banking system of trust companies and insurance companies with trust company units and other informal lenders are the fastest growing part of its banking system. Between 2010 and 2012 trust companies and other shadow banks doubled outstanding loans to 36 trillon yuan ($5.8 trillion) or about 69% of China's GDP, according to J.P. Morgan Chase & Co. Hidden debt that is likely to default in this poorly regulated sector is seen as a large risk in the banking system by the central bank and China's government planners. Tightening of credit by the central bank, the People's Bank of China, sent interbank lending rates from 3% to as high as 25% in late June 2013, finally settling on June 24 at 6.64%. China's state owned banks lend to trust companies in this market. Trust companies get additional financing by selling wealth management products promising investors returns of 8-10%. Even with China's high savings rate and large government reserves, the hidden debt and large unknowns about the loans in default, are seen by the central bank as posing risks to the target rate of economic growth of 7.5% if the government has to bailout a significant number of troubled banks. Much of the money funnelled through the trust companies since 2008 has been poorly invested. The trust companies such as Citic and Ping An Trust channel lending to borrowers for projects ranging from steel mills to infrastructure projects, such as highways and property developments that cannot obtain the financing through the large state owned banks. Fitch Ratings estimate is that since the financial crisis of 2009 these loans generated only one third of the economic growth per yuan as they did before 2009. ...

Difficulties facing China from an overheating economy, a property bubble in many cities,, and a 22.5% jump in March in the broadest measure of money supply being the latest signs of trouble. The government announcement will show the economy growth at 12% rate in the 1st quarter of 2010 vs. 8.7% in 2009. The problem is that China may have acted too aggressively when the central bank increased money supply and state-owned banks in China's centralized banking system were ordered to jack up the lending. The $586 billion stimulus sent even more money to construction and energy companies. Without effective steps and fast the Chinese economy could run into serious problems.

Gavin Newsom's grand father gave a $5000 check to Pat Brown in 1943 to run for District Attorney, this report says citing the book. From that time Pat Brown became Attorney General and then governor of California in 1958, defeating Richard Nixon in 1962. In 1962 Pat Brown seemed vulnerable as his signature accomplishment setting up the UC system of college campuses and the water reservoir, tax increases to pay for this, were in their beginning stages and their lasting value not recognized at the time. Nixon from Whittier, California, was a former Vice President and was seen as likely winner. This toughly fought election created the Pat Brown myth and so called machine that helped his son Jerry Brown to two terms as governor 1975 to 1983, and again after serving as Mayor of Oakland and Attorney General to come back to governors race again in 2011 (because term limits came after 2011) and be governor again 2011-2018. Another way of looking at it is that in his last two terms it was also Jerry Brown's careful balancing of the budget and finances of the state, his environmental support, that made him a reliable figure for the public interest not just the political machine backing him.  California to be sure has had popular governors on both sides Reagan won in 1966 as governor of California to succeed Pat Brown. The Kennedys and Pat Brown are matched by the Reagan supporters in the state. In today's situation where China's dominance in industry and manufacturing has affected all parts of deindustrialized America, California is no exception, where much of the middle class has seen their savings eroded, the issues are different and the challenges are different. ...

Difficulties of absorbing bad loan losses by the central government as new loan losses are piled on top of previous loan losses from earlier efforts to tide over bad loans. Considering all nonperforming loans that may end up as sovereign debt China's national debt is upwards of 80% of GDP, say Walter and Howie. The lack of any serious change in policies, inability to control lending for state enterprises and local governments, the tax on savings with low interest rates which keeps down domestic consumption, and the absence of a serious discussion on these issues leaves China exposed to higher systemic risk from excessive financial leverage.

Sternberg points out that China's banking system lacks the experience in consumer credit and consumer finance products that would provide the impetus to a surge in consumer spending in China for imported products from the US or Europe. Outstanding consumer credit in China is only 13% of GDP, according to a 2009 study by McKinsey and Company, compared to 48% in Malaysia and 70% in S. Korea. China has lost a decade or more he says in allowing foreign banks to develop a consumer-finance market, and Chinese banks have little compettitive pressure to serve lower income consumer borowers. The Dutch PPF Group was allowed into this field for the first time in November 2010 to introduce in-store financing for durable goods purchases, something available to consumers in Brazil and other developing countries for many years. Large banks have an entrenched mindset to lend to businesses, and especially to state owned enterprises which have the collateral and government guarantees and support to obtain this lending. Risk averse banks in a financial system that lacks the kind of credit ratings system for consumers that the US and Europe have, prefer to lend to make loans to state owned enterprises where the government guarantees the loans. Interest rates on deposits are low and the government deliberately allows a wide spread for the banks so that they can ensure enough earnings to pay for non-performung bad loans, both from the last decade and from the binge in stimulus lending in 2009-2010. This reduces consumption by reducing the earnings on savings for consumers and households. These problems can only be solved gradually if the government and leadership want to change course, but this oddly enough is not happening. Other problems are that China's export factories are part of a global supply chain in which other countries do the product development, logistics, marketing, and retailing. Chinese firms lack the experience in these areas to shift to domestic consumers. As a result, says Sternberg, to lose a foreign customer can mean going out of business. Without government leadership and new direction through large scale re-allocation of capital and labor to the small scale businesses that serve consumers in the domestic market, all the talk of rebalancing will be just that, talk only and no real rebalancing....

The People's Bank of China lowers the benchmark lending and deposit rates by 0.25 of a percentage point, and cuts the reserve requirement ratio by 0.5 of a percentage point. The PBOC said the move was designed to offset "the persisting downward pressures on the country's economic growth." It was also designed to offset the large volatility in China's stock markets. The PBOC also removed the upper limit on interest rates for fixed term deposits of more than one year, as part of interest rate liberalization. The move also counters the large capital outflows affecting China, as is happening for all emerging markets, of $70 billion in July. These outflows may have accelerated in August 2015 with declining investor confidence. Experts say the reserve ratio cut should inject about $100 billion into the banking system.

Central Huijin, part of China's sovereign wealth fund, China Investment Corporation, bought shares of China's four major banks in October 2011 to prevent steep price declines. China's bank stocks have lost about a third of their value in 2011. The four major banks- China Construction Bank, Agricultural Bank of China, Bank of China, and the Industrial and Commercial Bank of China- control two-thirds of the banking industry in China. In China's interlocking system of relationships between the state, the banks and the state controlled industrial companies, Central Huijin owns 35.4% of Industrial and Commercial Bank, 67.6% of Bank of China, and similiar stakes in the other 2 banks. It was created in 2003 to bail out China's banks after bad loan losses, and was transferred to China Investment Corporation in 2007. As part of the 2007 move bonds were issued by CIC to compensate the central bank. This means the banks pay dividends to CIC so that it can make payments on the bonds. Today the 4 major banks pay half of their earnings in dividends to CIC. CIC chief Lou Jiwei, says Central Huijin needs 300 million renminbi a day, or $47 million to pay interest on the bonds to the central bank. The 4 major banks are also under pressure from China's regulators to increase their capital reserves, because of large bad loans to local governments after the global financial crisis of 2008....

The Guardian gives this story of Khamanei's rule in Iran after 1989. He was made president in 1981 in a landslide win at that time just 2 years after the revolution in 1979 that toppled the Shah of Iran's monarchial regime. Khamanei comes from a the family of a modest cleric in the town of Mashaad who was immersed in the anticolonial writings coming out of Arab North Africa's liberation movements. His policy towards Israel and the US, difficult relations with Arab countries in the neighborhood, and pursuit of nuclear weapons technologies, led Iran to become isolated and face sanctions that hurt its economy and its oil industry for three decades. It created its own version of governing and in setting up proxy militias but this resulted in huge investments diverted from the economy of Iran, neglect of its oil industry and production under western sanctions, that led to economy collapsing and student protests every decade. This expanded in 2025 to broad sections of the population calling for a new direction. Protests were suppressed leading to a disconnect with the people by 2026. To truly understand Iran one has to step back to the 1900's ( as one must also do to understand China or India), as Iran was ruled by the Qajar dynasty at the time. The first Majlis parliament was set up in Iran in 1906 -with the help of "good" Britishers like the British agent in Rajkot who helped send Gandhi to London to study law- wished to see a constitutional setup similar to Britain and limit the powers of the monarchy so that reforms in agriculture and in the civil service could be made. It lasted until 1908. At the time other Britishers in the British Empire both in India and in London sought to maintain British influence and keep out Russian influence. It was not a coincidence that the Majlis lasted only till 1908. That year in 1908 the first discovery of oil in West Asia was made in Khozestan province by George Reynolds, with investor backing of William D'Arcy. The following year 1909 the Anglo-Persian Oil Company( later Anglo Iranian Oil Company and later British Petroleum) was formed. The oil concession was given by the Shah from Qajar dynasty. From that time on Iran became the scene of oil company interests, monarchial interests first under Qajar dynaasty and then under Pahlavis dynasty (which set itself up like Napoleon II in France from humble origins, after 1925 to replace the Qajar dynasty), and the emerging middle class lawyer and civil service, agricultural landowners class, all competing for power and influence in a Asian region with Shihite Islamic embedded in the fabric of the society. Power swung to different groups from 1925 onwards for 5 decades to the 1979 revolution that overthrew the Pahlavi temporary replacement monarchy that worked with British oil interests. West Asia became a meeting point for anticolonial writings emerging from Arab North Africa and other places that took the form of and led to a socialist style anticolonial Baathist influnce that overthrew a monarchy in Baghdad Iraq in the "Free Officers" coup of June 14, 1958 led by Karim Kassem. Out of that Pan Arabic Iraqi mood emerged S. Hussein who with weapons systems imported from the US and Europe initiated the war with Iran in 1980. The Iranian counterrevolutionary movement to Iraq began from that time with the leadership of Khomeni and Khameni from 1981. This is what one has seen swing back and forth in the West Asian region for about 5 decades to 2026, the regional Arab states mostly Sunni monarchies ranged against Iran with its Shiite and also modernizing population. US oil interests in Arab monarchies of the West Asian region from the time of FDR's meeting with Saudi's Faisal in the WWII period clashed with Iranian public interests competing with oil interests (US and British) allied to monarchial interests, and the emergence of Shiite Islamic authority in Iran in these clashes. Iranian public interests that started out with the Majlis and parliaments set up by the "good Britishers" never got a chance in Iran just as the modernizing effort of Sun Yat Sen in China in the 1900's never got a chance in the middle of the surviving monarchy in China by 1910, and the Japanese colonial interests in China from that time competing with the Nationalists Koumintang and the Communist Chinese workers movements emerging in the 1930's, all competing for influence during the Chinese civil war and in its aftermath the emergence of Mao and the CCP of China. ICBC's strong performance is largely because of the leadership of Jiang Jiangqing. Jinagqing was reluctant to engage in the large scale lending encouraged by the government during the 2008-2009 financial crisis. For this reason he is not popular with the leadership in the government and the Communist party. This could change considering the large number of loans from that period which are expected to go sour in coming years. The U.S., Spain, U.K. and other countries suffered from the effects of bad loans in the banking system and experts say China is not likely to be an exception. Especially considering the excessive lending during that period and slowing growth in China. When this happens Jianqing's banking skills and conservative approach is likely to gain increasing respect within China. Jiangqing has expressed the view that the last thing China needed was to go back to the situation in 2000 when China's banking system was weighed down with bad debt. One has only to look at the change in Spain where once respected senior IMF officials like Rodrigo Rato are now looked at very differently. Jianging's push for expansion overseas- so that ICBC does not end up being a regional bank- is not viewed favorably by the government, which looks for a domestic focus. ...

Krugman points to some striking facts about China in 2011. Consumer spending in China is only 35% of GDP and has declined over the years. There are no signs of rebalancing the economy away from exports by increasing consumer spending. China's dependence on exports for trade surpluses is greater than ever. Beyond this there is another disturbing fact. With weak consumer spending and heavy investment spending at about half of GDP, Kugman raises the question where is all that increase in spending going? Real estate investment takes up about half of the increase in investment spending, as the share of GDP of real estate investment almost doubles compared to figures for 2000. Much of the rest of the increase Krugman attributes to firms selling to the construction industry. The speculative fever, the corruption at the local level, the shadow banking system which is not protected and unsupervised, the poor quality of statistics, suggest a bubble phenomena that may not be under control of policy makers, and risks damaging China economy and the world economy in 2012-2013. After all China's economic and financial planners and banks are no better than America's or Japan's, where asset bubbles burst causing serious damage....

The Economist points out that China's total debt of government, corporate and households has grown by about 100% of GDP since 2008. The 2009 crisis led to rapid increase in debt. It is now about 250% of GDP, according to the Economist. Slower growth of below 7% risks reducing China's ability to service this debt. About half of this debt is owed by state owned companies and property developers. China can use its sovereign reserves to continue supporting bank and state owned companies. Investor's are pricing bank shares to reflect about 10% of this debt as bad debt even though government estimates are much lower. The reserves provided China time to fix the banking system since 2008, yet the debt keeps growing and China has failed to take strong action in the last 6 years. Complacency is a problem, and the incentives for local governments to continue prior practices that increase debt continue. As Krugman and other experts have pointed out at some point the rules of finance will apply to China as they have for other countries that faced a debt crisis- Japan in the late 1980's, South Korea and other Aisan countries in 1997, and the U.S. in 2008. Even without a crisis through deft managemen and use of reserves China risks zombifying the economy as old loans are backed up by new loans, with the further risk of misallocation of capital or poor use of capital. This lowers productivity of capital and hurts development. With poor statistics such as the figure of 1% of debt being bad debt cited here, the problems of complacency can be magnified, as there is less reason for a strong response....

Japan's exports to China increased by 8.3% in May 2013 over the prior year. Toyota expects China sales to grow by 7% in 2013, compared to a decline of 4.9% in 2012. There is high demand for SUV's. Nissan and Honda expect sales increases in 2013 of 6% and 25%. Komatsu sales are recovering because of infrastructure projects in rural areas of China. "China's Superbank," by Henry Sanderson and Michael Forsythe looks at the rise of China Development Bank to provide insights into the two decade real estate boom in China, and the trillions of dollars in loans made by state owned banks to finance China's state owned industries and infrastructure development. The authors say these loans based on land owned by the state, improved with roads and other infrastructure and then sold to industry, have helped finance China's urbanization and industrial development. But it has also created problems including eviction of farmers from the land by local government authorites increasing inequality, led to misallocation of capital on bad projects, and an unsustainable model of development focussed on state owned companies. A major side effect of this is not covered in the book. This is the impact of crowding out of credit for private industry in China, with privately owned business having to pay higher rates in the underground loan market or lacking financing. A major focus of the report "China: 2030" by the World Bank and China's official think tank Development Research Center is on reversing this development to come up with a sustainable development model. The report was supported by World Bank chief Zoellick and China's new prime minister Li Keqiang. "The Great Rebalancing," by Pettis, a finance professor at Beijing University, looks at the other side of the financing of China's boom- the low interest rates on savings for China's consumer. This reduces household incomes and reduces purchasing power as the interest rates are lower than the rate of inflation. Lower value of China's currency also reduces the purchasing power for China's consumers. Estimates show the low interest rates cost China's workers and consumers somewhere in the range of 3 to 8% of GDP annually in bank deposit income. This money is funnelled through the banking system to make more loans for infrastructure and growth at the state owned companies, concentrating exraordinary level of financing in one direction. As a result the consumption share of GDP in China has actually fallen in the two decades of hyper development. This is about 34% compared to 50-55% for other Asian economies....
