Impact of Iran War on European economy- Germany's growth 1.3% and 1.7% growth in 2026 and 2027 down to 0.6% and 0.9%.  With inflation at 2.8% and 2.9% from 2.0% and 2.3%. This is the consensus of all forecasts including Ifo Institute and Kiel Institute, which also see prices coming down in the second half, the Iran war impact mostly first half only. Clearly Germany will be able to ride out the Iran crisis and oil at $120 in April 2026. A big part of this is that there is a trillion dollars in investment that Germany's Merz has initiated and this makes a huge difference. France is self sufficient in energy with its reliance on nuclear energy. Germany imports only 6% of its energy from the Hormuz straits which means supplies will be available just that prices will be higher. Germany also can accelerate its renewable energy shift which would pay dividends in the future. Germany also practices conservation of energy better than most countries, similar to Japan, getting the same GNP with lower and lower energy needs. If the US were to do what Germany and Japan have done in energy conservation there would be no need for Hormuz, US could supply Japan with energy. ...

IMF forecasts for Greece's growth rate are proving too optimistic. The IMF forecast is for zero growth in 2013, and increases of 2.3% and 2.9% in 2014 and 2015. Even in its pessimistic projections the IMF forecasts a 1% downturn in 2013 and growth of 1.3% and 1.9% in 2014 and 2015. The government sector was a large part of the economy. Now that this is shrinking, the export sector which only represents 20% of GDP is too small to generate needed growth. Greece also lacks the competitiveness and the large foreign enterprises that operate in Ireland, making growth less likely. A major problem is also the 40 billion euros Greeks have withdrawn from their banks in recent years. Even the figure of 120% of GDP that is expected in 2020 under the March 2012, 130 billion euro bailout is a very hypothetical figure, having no sound basis. Landon Thomas cites a confidential study the IMF had circulated in February 2012, showing the long term prospect for Greek debt if growth does not materialize because of lack of competitiveness. It would increase the debt to GDP ratio to 178% by 2015, and leave it at the current level of 160% of GDP in 2020. Some experts say the whole debt sustainability analysis makes no sense, with the question being insolvency in the case of Greece, not illiquidity. And requiring a focus to bring debt to manageable level to create prospects for growth. The Wall Street Journal emphasizes this in its editorial on Feb. 29, 2012....

The OECD sharply cut its eurozone growth forecast to 0.3% in 2012, well below the 2% growth forecast it put out in May 2011. The U.S. growth forecast was cut to 1.8% from the 3.1% predicted earlier. This has serious implications for the eurozone because it means the worsening of budget deficits in the eurozone, leading to more austerity measures and spending cuts, leading to a downward spiral as this affects growth. It also has implications for growth in the U.S., if the super-committee appointed by Congress mandates additional cuts in spending.

A critical flaw in the IMF and EU's plan for Greece is the optimistic forecasts for Greece. The IMF forecast was for the Greek economy to decline by 2.6% of GDP in 2011, yet estimates now are for a decline of 6.8%. As a result even with a second bailout for $130 billion the situation is likely to deteriorate as the economy contracts faster than the IMF predicts and the debt continues to remain unsustainable. With no pro-growth policy in place the situation provides little hope for the Greeks. Kenneth Rogoff, a Harvard economics professor, says he is astounded by the short term psychology that gives financial markets hope that something will work.

China's exports were able to show year over year growth of 7.6% in the first quarter of 2012, a sharp decline from 20.3% in 2011. As a result IMF estimates of China's long term current account surplus which were about 7% of GDP in the World Economic Outlook in Sept. 2011 may now be lowered to about 5%. This would reduce the strength of arguments that the yen is undervalued. The IMF is now engaged in making estimates for current account balances till 2017. China's current account surplus peaked at 10.1% of GDP in 2007 and the IMF forecasts in 2008 were for this to remain at 10% for the long term. The situation is rapidly changing because the most recent estimates from China's State Administration for Foreign Exchange show the actual current account surplus for 2011 at 2.8% of GDP. Since the 2010 Group of 20 nations summit meeting when China was pressured to reduce its trade surplus and let the yuan appreciate, the yuan has appreciated by 8.3%.

Reflecting the volatile nature of the global economy with systemic risks remaining, impact of sharp cuts in spending, and the danger of oil prices exceeding $150 with a mideast crisis, the IMF provided a wide range of possibilities around its basic forecast. The IMF says it expects the global economy to grow 3.5% in 2012, up 0.2% from a Jan. forecast, and a forecast of 4.1% for 2013. But the IMF says this depends on the eurozone crisis, which could take off 2% from global output and 3.5% from output in the eurozone if things went wrong in Europe. Higher oil prices above $165 with supply disruptions after Iranian sanctions are another danger. Its forecast for Europe is 0.3% contraction in 2012 and 0.9% growth in 2013. Because of the risks in the outlook the IMF cautions countries from cutting spending too quickly, and says the best approach is to reduce deficits gradually over the long term and not to move too fast in the short term. This word of caution applies to Spain, the UK, France and Germany. To maintain enough funding in a crisis the IMF plans to increase its lending capacity from $380 billion by an additional $280 billion, with pledges of $60 billion from Japan, $26 billion from the Nordic countries, and $200 from other eurozone countries. ...

Because "in a way Europe needs it more than the U.S., and the U.S. could probably offset it in some way." The IMF in its 2012-2013 Global Economic Outlook Report presented at its annual meeting in October 2012 estimates global economic growth of 3.3% in 2012 and 3.6% in 2013. This is a drop of 0.2% for 2012 and 0.3% for 2013 from its earlier forecast in July 2012. Under the IMF definition the global economy GDP does not have to decline for a recession. Advanced economies growth estimate is 1.3% in 2012 and 1.5% in 2013. Emerging market economies growth estimate is of 5.3% in 2012 and improving to 5.6% in 2013. Specifically for the eurozone growth estimate is decline of 0.4% in 2012 and 0.2% growth in 2013. U.S. growth is estimated at 2.2% for 2012. China's growth rate is estimated at 7.8% in 2012 with a growth uptick to 8.2% in 2013 as a much smaller stimulus than the one in 2009 kicks in. This will help commodity exporters like Brazil, Australia, and Canada. Two surprises are Brazil's growth with a significant improvement to 4% in 2013 from 1.5% in 2012 because of sharp interest rate cuts and improving demand from China. The other is India which is expected to show a significant slowdown with a growth estimate of 4.9% as the government faces what the Kelkar committee report calls "a perfect storm" of a large current account deficit and a budget deficit, and failure to attract foreign investment. Growth in Japan is expected to slow to 1.2% in 2013 from 2.2% in 2012 as the government imposes a sales tax increase to reduce its deficit. ...

Spain's Finance Minister Luis de Guindos talks with reporters House and Perez from the Journal in March 2012. He says the situation Spain faces is very serious and the risks of declining growth are high. He points out that either way Spain loses, if the spending cuts and higher taxes lead to further decline in growth, markets are likely to penalize Spain with higher interest rates on its debt; and if Spain is seen as not doing enough to reduce its deficit, markets will penalize Spain. The yield on Spain's 10 year bond increased to 5.3% on April 2, 2012. The 2012 budget presented by Luis de Guindos calls for 27 billion euros ($36 billion) in cuts to reduce the deficit to 5.3% from 8.5% in 2011. Spain's situation is precarious because the cuts come when unemployment is at 20%, and youth unemployment exceeds 50%. A general strike in March 2012 over labor reforms brought protests drawing over 800,000 people. The government's forecast is for the Spanish economy to contract 1.7% in 2012. Luis de Guindos says half of the 2012 budget provisions have been implemented, with 15 billion euros of cuts implemented in December 2011, and new taxes presented in the 2012 budget implemented immediately. To help local governments with poor finances and owing suppliers 30 billion euros, the Spanish government has set up credit lines as a stimulus move. The net impact of the budget actions, stimulus move, and declining economic growth will be to increase Spain's debt to GDP ratio from 68.5% in 2011 to 78.5% in 2012, according to Luis de Guindos. Spain's plan is for gross issuance of government bonds of $86 billion in 2012....

John Taylor looks one step ahead of the March 2012 Greece bailout and sets up the most plausible scenario for the future. He says the risks of contagion were always exaggerated from the beginning- a planned default or restructuring of debt such as happened in Argentina in 2001, does not have the contagion risks associated with a chaotic and unplanned default as in Russia in 1998. Predicability in policy makes a huge difference, says Taylor. The European banks which stood to lose from writedowns exaggerated the fears of contagion- a process that always occurs for people who are adversely affected by writedowns- resulting in top officials in the European Union delaying the unavoidable serious restructuring. It was not until Chancellor Merkel handed Charles Dallara, who negotiated for the European banks, a note stating a demand for 50% bondholder writedown, on October 27, 2011, at EU headquarters in Brussels, did any serious writedown of debt begin. Merkel told Dallara: "this is my last offer." The July 2011 summit by contrast had only a 10% bondholder writedown in the agreement, when insolvency not illiquidity was the real issue. Walker Forelle and Meichtry, give a detailed account of what happened in the Wall Street Journal, Dec. 30, 2011. The important thing for Greece, says Taylor, is for what the IMF calls "growth enhancing structural reforms" - greater reliance on private markets, incentives, rule of law. He says this bailout won't work because IMF growth forecasts do not reflect the rapid shrinking of the Greek economy. Antonis Samaras, leader of the major opposition party, is in favor of pro-growth measures and has stated his desire to change the agreement. The 130 billion euro bailout provides 90 billion euros for recapitalizing Greece's banks, and financing the budget. This puts Greece in a situation where the political leaders win voter support by discarding the conditions from the Northern EU nations and come with a plan that is better suited for Greece. The EU in this scenario would cut off further bailout funds to Greece. Taylor sees this as the better outcome for Greece than the current situation, which leaves Greece no hope for growth, and also for the EU by getting out of bailouts that have little prospect of working. It would be difficult but doable for Greece says Taylor, because interest payments would be low and Greek banks would be recapitalized after the current March 2012 bailout. ...

Britain's chancellor of the Exchequer, George Osborne, tells parliament it will be difficult for Britain to avoid a recession if Europe goes into a recession in 2012-2013. He also told parliament that British debt reduction will take longer than planned because of the economic slowdown. This means the British public will have to go through two more years of austerity than previously planned, now upto 2017. Britain will need to borrow an additional 111 billion British pounds through 2015. Britain's Office for Budget Responsibility forecasts economic growth at 0.9% in 2011, and 0.7% in 2012. Debt as a share of GDP will peak at 78% in 2015, instead of the 71% expected earlier. With strong opposition from the unions and a major strike planned by about 2 million workers on Nov. 30, 2011, the Cameron government plans to go ahead with its austerity measures. This includes eliminating 600,000 public sector jobs, and limiting pay increases for public sector workers to 1% for two years after the end of the current pay freeze....

Consumers are taking on new loans for cars and purchases such as refrigerators, but at the same time businesses and consumers are paying off debt at a faster rate. The sharp decline in the Euribor rate in 2015 is good news for Spanish consumers and business as most loans are tied to the Euribor rate. Yet memories of the severe downturn in the Spanish economy are leading to consumers reducing debt with reluctance to take on new loans. The result is that even though Spain's economy is expected to show 3% growth in GDP in 2015, the loan levels at Spanish banks are expected to remain flat in 2015 over 2014. The IMF says GDP will not reach precrisis levels till 2017, reflecting how deep this downturn has been in Spain. IMF forecasts show that debt held by Spain's businesses and households will be double economic output till about 2020.

Turkey's trade deficit increased to $10.2 billion in June 2011, according to the Turkish Statistical Institute. This is almost twice the trade deficit only one year ago in June 2010 when it was $5.7 billon. Imports went up 42%, and exports showed annual increase of 19%. Warnings of a "hard landing" were made by Standard & Poor's. Turkey's economy is on a unsustainable path with the economy growing 11% in the first quarter. The IMF forecast is for the economy to grow at 4.6% in 2011, compared to 8.9% in 2010, which suggests a sharp slowing down of growth for the remainder of the year. Concern is also rising because Turkey has fallen behind in competitiveness. The manufacturing sector depends on large inputs of imported raw materials and semifinished products. A breakdown of the trade figures show 71% of the $10.2 billon deficit was from intermediary goods including raw materials, and 28% from capital and consumption goods. Efforts to reduce the current account deficit were expected by analysts after the recent presidential elections, but this has not happened. It appears that the Turkish government is taking a wait and see attitude for possible sluggish growth worldwide and not taking actions of its own that are necessary....

This is huge- for Germany, for France, and for the European Union. After initial hesitation and a decade of not looking ahead, Germany under Angela Merkel is finally not just looking ahead to its vision for Germany but doing this as a part of the larger European community. And the European Central Bank after its initial lack of community spirit, is paving the way with its own actions for the Europe wide recovery with a significant increase in lending to EU countries.  Germany's finance ministry has agreed to spend 130 billion euros on more than 50 initiatives to promote growth in Germany. No longer is the government looking at the car industry as it did in the past. It is looking beyond to what Merkel calls the "profound upheaval" coming from climate change and digitisation. For Merkel after the changes caused by the pandemic something more had to be done- "We just could'nt introduce a traditional stimulus package. It had to be done with an eye to the future, so that is what we especially emphasized."  This also brings together France's Macron and Germany's Merkel in a combined effort to bring Europe up to face the future with confidence. It is amazing how the pandemic has changed minds in Europe. From the long drawn out period since 2008 when traditional policy ideas and austerity thinking prevailed, to the idea today that this is no way to face the future with confidence for Europe to be back on its own feet, for hope to return. Instead of partnering in austerity with the Dutch and the Swedes, the finance ministry is now looking to France, Italy and Spain, considering the common pain of the core European countries during the pandemic and looking to the future.  Merkel moved to circumvent the traditional Bundestag's refusal to permit debt sharing  across the euro area by producing 500 billion euros of grants for hard hit businesses across the European Union. As Macron says it was a necessary  step- " What is sure is that this 500 billion euros will not be repaid by the beneficiaries.... We are proposing to do real transfers (of money) ... that's a major step." Forecasts from Capital Economics and other forecasters show the European Union's major economies of France, Italy and Germany rebounding quickly in 2021 after the blow in 2020, in a V shaped recovery with growth of close to 6% in France, and higher in Italy because of the bigger hit taken there than Germany. The strong U.S. jobs report with addition of 2.5 million jobs for May shows that the rebound can be sharp upward swing if the policy, will and community spirit is summoned up by leaders and people, no matter what happened in the past decade. It is also based on having the right spirit that knows about investing where it really counts for the people - in infrastructure, health, public services, and avoiding the misallocation of resources and spending that happened before. ...

Estimates of the contraction of the Iranian economy in 2012-2013 show GDP declines for 2012 and 2013. The IMF estimate of the economic contraction for fiscal year ending March 2013 was 6%. Former president Ahmadinejad's policies led to hyper inflation, a sharp depreciation of the currency rial, similiar to the situation in Venezuela under Chavez and Maduro. To get a sense of the the scale of the damage to the Iranian economy- a decline of 39% in vehicle production in 2012 with the lack of essental parts and decline in demand, oil production declining to about 700,000 barrels at one point in 2013 from over 2 million barrels in the period before 2012. This was a result of lack of access to needed technology and parts as sanctions began to take a toll, and because of the decline in exports from the enforcing of sanctions by 2013. By June 2014 the newly elected leader Rouhani had made economic recovery the to priority- inflation had been cut in half and the rial currency had recovered from the lows in 2012-2013, and oil production increased to 1.2 million barrels. The IMF forecast is for GDP growth of 2.35% for 2015. The auto maker Khodro Industrial Group is keen on increasing production and partnering again with Renault, which left the country with the sanctions. Iran's oil producing company estimate is that about 700,000 increase in production could be achieved quickly with the lifting of sanctions for oil technology and parts. Rouhani has put together a large group of business leaders inside Iran and overseas to improve Iran's image with investors and attract foreign investment....

Demographic trends and Muslim populations around the world. some of the fastest growing populations are in Pakistan, India, Nigeria. Slower growth in Indonesia. In Europe faster growth in Spain and France relative to other countries. The Muslim popullation in Europe will be about 10% in places like Sweden and France in 2030. Where multiculturalism has been denounced, in Germany the Muslim population grows from 5% in 2010 to 7% in 2030, and a little over 4% to 8% in Britain. In France it goes up from close to 8% to a little over 10% in 2030. This is from research and forecasts done by the Pew Forum on Religion and Public Life in January 2011. It does not suggest a huge problem especially if the Muslim populations are affected by the trend to democracy in their home countries and improving standards of living, and a move towards integration in the different societies in Europe.

Matteo Renzi, recently elected chief of Italy's ruling Democratic party, is likely to be the next prime minister as current prime minister Letta resigns. Letta's administration had come under increasing criticism from business and public opinion about the slow pace of economic changes in Italy. Italy's 2 trillion debt, or about $2.7 trillion, at 130% of GDP, and the declining GDP with little or no economic growth, is a problem for the eurozone. At the current pace of economic change the IMF forecast estimates only 0.5% annual growth in GDP till 2018. Foreign direct investment 2005-2011 is about one third of the eurozone average, according to the IMF, and Italy has failed to attract foreign investment for the last two decades with its weak political system and lack of competitiveness. By comparison Spain has seen an increase in exports and increasing foreign investment as it positions itself for a recovery. The austerity measures adopted by the Monti and Letta adminstrations in 2011-2013 helped to improve confidence in capital markets and lower borrowing rates, however this is clearly not the answer to Italy's problems of slow or no growth in the economy for the last decade. This is the problem Matteo Renzi, the 39 year old Mayor of Florence, is pushing to tackle as the mood in the country calls for aggressive action. Renzi's economic advisor is Filippo Taddei, who has a doctorate from Columbia University. He says at the core the issues are about what kind of "productive identity" Italy should have. Taxation that promotes higher rates of business investment is needed to promote growth, and creating a business climate that encourages investment in human capital and new technology. Payroll and business taxes take up about two thirds of a company's earnings leaving less for investment. Renzi is planning to take the centre left Democratic party in a new direction, "the road less travelled," as he put it in a televised speech, with innovative solutions including pro-market approach. As a first step he negotiated a deal with former premier Berlusconi for electoral reforms that would give a party or coalition winning electoral support a strong mandate to make and execute policy, without being hobbled in the way previous administrations were in the post war period. Lucrezia Reichlin, former head of research at the ECB, and Lorenzo Bini Smaghi, a former member of the ECB executive council, are candidates to be the economics minister in the Renzi administration....

This editorial in the New York Times points out that the new president of the ANC party -that runs South Africa and has a monopoly of power in the post Apartheid years, under Mandela, Mbeki and Zuma- faces a uphill task as the ANC remains deeply divided after supporting Mr. Zuma in office till the very end. Binyamin Applebaum cites different experts on how U.S. Fed policy could play out in 2017-2019. He cites Fed governor Dudley that there is increased uncertainty under the Trump administration, and other economists who say that aging population, lack of innovation, and steady growth under the Obama administration with falling unemployment, make it unlikely that growth will jump well above 2%. The Fed's own forecasts are for for under 2% growth in 2017 and 2018, and Applebaum says this is not expected to change by much. Janet Yellen does not see a huge stimulus as a positive, says Applebaum, because it would increase the deficit at the wrong time. He cites Yellen who prefers to see more fiscal space now that unemployment is down to 4.6%. Steady growth in the view of Fed officials has taken up much of the backlog of people looking for work since the 2008 crisis. Yellen sees some fiscal space as desirable with high debt to GDP ratio at 77 percent, so that the government could respond to some adverse event in the future.
