China's export dependent economy with 4% decline in fixed investment Jan-May 2026 and 27% jump in exports.1 million car exports per month in June. Exports make up 20% of China's GDP. China is challenging German companies in their home markets in Europe. Domestic sales of cars are down 16% in June. What this means is that China's growth now depends on exports alone, with construction slowdown, and weak consumer spending. How does this tie into China's posture in trade with the US? It negotiated from a position of strength on rare earths not to give in to DJT tariffs yet knows the importance of trade for the Chinese economic model, importance of US and EU markets, markets worldwide. China's strategy is to shift some of the lost US sales due to tariffs to other countries in Latin America and Asia. A top priority is to keep trade with the US and European Union on a good footing, so that its exports can be absorbed. How does it affect Hormuz? For China Hormuz as an oil source is much lower in importance and China can do without Iran, it absolutely cannot do without the US and European Union to take a big part of its exports. It also does not openly say this but it also shares concerns similar to the US, on nuclear weapons in Iran. India, Japan and the EU have similar concerns. As shown in the articles on this page China has large unused oil in reserves and coal supplies, has lower oil demand at 4% growth, and is accelerating renewable energy, so that it is now importing 8.5 million barrels a day down from 12.5 million barrels a day. By doing this China puts this oil back into the world supply leading to lower oil prices. This means the world can do without the supplies from Hormuz, keep lower oil prices, and go on as before if Hormuz remains closed. The US can focus on domestic issues and its involvement in the Middle East can be limited to naval blockade which the US Navy is capable of doing. This is good for China, good for the US, and good for the World. Local governments in China, provincial authorites, pushed growth in building road, bridges, factories during the 30 year growth phase 1990-2020. In 2026 local governments with debt loads and lack of good projects for investment are a bottleneck to growth. This is the first time fixed investment is in decline, except for the years in 1961 and in 1967. The year 1961 is a result of many mistakes made by chairman of CCP, Mao, by shifting 2 million in farm labour to work in iron foundries, and the shift from private farm plots to soviet style commune farms, coupled with floods leading to 43-46 million famine deaths (1994, Chen Yizi, top advisor to CCP General Secretary Zhao Zhiyang). 1967 is the chaotic situation of the Great Proletarian Cultural Revolution launched by Mao. What it shows is that the China Miracle like the Japan Miracle and the German Miracle of recovery after World War II, is based on certain conditions and will enter a phase of lower growth closer to 3% like other industrialized nations over time. India and Indonesia are larger than China and will be the next growth story, which is also shown on these pages this week, with the address to the Indonesian parliament by Modi, and Indonesian president Prabovo's saying that he has studied Modi's economic changes and is copying them as there is no copyright. ...

Adding in local government debt to central government debt, railways, asset management companies and state owned banks, gives a better picture of total debt for China. This is an estimated $3.55 trillion or close to 59% of GDP compared to 93% for the U.S. The problem is no one really knows how much debt there is in the local government in China. Analysts say this understates nonperforming loans from China's lending binge after the 2008 financial crisis. Stephen Green of Standard Chartered Bank estimates China's total debt, including contingent liabilities, to be 77% of GDP. Arthur Kroeber of Dragonomics estimates it at 75%. China's Banking Regulatory Commission estimates that investment vehicles that have local government guarantees borrowed $1.17 trillion in 2009 and the first half of 2010. Century Weekly, a leading financial magazine, estimates this to be $1.52 trillion at the end of 2010. The large local government debt limits the ability of China's central bank to raise rates to control inflation, as every increase in rates increases the local government debt. For the U.S., excluding debt owed by one part of the government to another, such as Social Security, would bring U.S. debt to 62.2%. This would'nt include the debts of local and state governments, overhaul of Fannie and Freddie, or liabilities to pay future retirement and health benefits....

Much of the cost of the Common Prosperity campaign of president Xi to increase access to healthcare, education and housing will fall on heavily indebted local governments in China, says WSJ. Today in 2022 these three education, healthcare and housing are moving beyond reach of ordinary Chinese because of rising costs and referred to as the "three big mountains." In education and housing the government has moved to improve access. Today parents like Ding Jianxiong in Beijing can give their children two extra hours of classes in school for not cost. It saves money and time compared to tutoring classes that the government is discouraging. Teachers have to work longer hours for this to happen and the cost is borne by local governments. Governments at provincial, municipal and county level finance 80%, 70%, and 60% of China's fiscal expenditures on education, healthcare and housing projects. Data from China's Finance Ministry shows local governments have built up $4 trillion in debt at end of 2020, up 20% from a year earlier, much of it to finance infrastructure projects in the last 20 years. This experts say is an underestimate with additional debt buried and camouflaged in financing vehicles, other forms of debt. In 2020 the central government restricted sales of land that were creating an overinflated housing market and driving cost of housing ever higher, depriving local governments of a principal source of revenues. Land sales are now down about 15% and falling. Experts say a new property tax could only bring in one fifth of what was derived through land sales by local governments. The result is a fundamental mismatch today between revenues and costs for local governments that has not been addressed. ...

Local government debt is estimated to be 27% of GDP using estimates by Dragonomics and the China's National Audit Office. Prof. Shih of Northwestern University, an expert on this subject, estimates this to be $2.6 trillion or 42% of GDP. The total government debt is at 82% of GDP using the 27% estimate for local government debt. Using the higher 42% figure for local government debt of Chinese banks gives total government debt of 97% of GDP. Considering the nature of China's financial system in which state run banks and state run enterprises are a dominant feature, local government debt is likely to become the responsbility of China's central government. This also affects China's efforts to tackle inflation because higher interest rates would increase the cost of servicing this debt. As a result the government is unlikely to meet its inflation target of 4% in 2011. Large foreign exchange reserves of $3 trillion, the low interest rates, and high growth rates are expected to help China cope with this looming debt problem. Another round of capital injection to recapitalize banks is expected in 2012-2013 with the transition to a new leadership in China....

China is going through a long period of debt reduction or deleveraging in which income is diverted to payoff debt and debt reduction. Debt has piled up at local governments, households, and the private sector during the period of heavy borrowing to expand the economy and build infrastructure. BIS data shows total debt in China at 295% of GDP in September 2022 compared to 257% in the US and 258% in the Eurozone. This report in WSJ says consumers are hoarding cash and refusing to take out new loans, private businesses are barely investing, and local governments are paring down debt for all expenses including worker's salaries and roads.

China's Finance Ministry is having a difficult time controlling local governments using local government financing vehicles to invest in more infrastructure, airports roads and subways. One such city is Wuhan which plans six subway lines, three bridges over the Yangste river and a new airport. Much of the money comes from land sales. The Finance Ministry in a 2013 report pointed to the unreliability of land sales for future borrowing as the property market is slowing, and because it is highly unpopular to requisition land for land sales. This matters because the IMF says debt is growing faster in China than when Japan, South Korea and the U.S. fell into deep recessions at different times between the late 1980's and 2009. Local government debt accounts for one fourth of the increase in China's domestic debt since 2008. New rules by China's bond agency in Dec. 2014 prevents investors from using low grade debt to borrow cash. In the past local governments found a way around the central governments effort to curb growth of debt by restructuring the local government vehicles or some other way, as Wuhan has done. Wuhan Urban is the local government financing vehicle for Wuhan and its debt increased by 20% in 2013. Wuhan's mayor, Tang Liangzhi, is pushing construction to the point where he is known as Mr. Dig, Dig. One reason for China's slowing growth below 6-7% is the need to control the growth of debt. Local government debt in China reached 36% of GDP in 2013, double the figure in 2008, and will increase to 52% of GDP in 2019, according to the IMF. And the increase is not proportionally delivering the same results as before. JP Morgan estimates that over 4 units of borrowing are needed in 2015 for every unit of investment, compared to less than 2 units of borrowing for every unit of investment in 2007. PRC Macro Advisors of Hong Kong says half of the borrowing by financing vehicles goes to pay interest on existing debt in 2014. There are 8000 such local government financing vehicles in China today each competing to build infrastructure in its neighborhood, in the case of Wuhan to build a computing back office for financial companies and as transportation hub, even though its uncertain whether this will be realized or not. The problem is that alternative investments as an opportunity cost are being neglected, the hospital not being built as China's population ages with underinvestment in health care, and the private company with better returns that is unable to find financing. A classic example of crowding out of better return investments as a glut of housing and road/bridge/ airport infrastructure gets built. The central government is wary but faced with slowing growth pushes problems down the road, what experts call a Japan syndrome....

China had shifted policy to collecting back $10 billion of loans to Venezuela in meetings of its envoy with Maduro the day the US acted to remove Maduro, says this report in WSJ. China is shifting to reduce losses in the region from loans. Over last 2 decades China has loaned Venezuela $100 billion in exchange for oil shipments. As its oil industry production declined without US assistance Venezuela went deeper in debt. This is another aspect of the problems that this type of model of development brings to finance building of rail and transport, seen across the world from Venezuela down to small countries like Sri Lanka and Zambia. For China this could amount to hundreds of billions of dollars in loans that lack transparency and are opaque to Africa and Latin America, when its construction industry debt and local government debt has led to problems. Difficulties of absorbing bad loan losses by the central government as new loan losses are piled on top of previous loan losses from earlier efforts to tide over bad loans. Considering all nonperforming loans that may end up as sovereign debt China's national debt is upwards of 80% of GDP, say Walter and Howie. The lack of any serious change in policies, inability to control lending for state enterprises and local governments, the tax on savings with low interest rates which keeps down domestic consumption, and the absence of a serious discussion on these issues leaves China exposed to higher systemic risk from excessive financial leverage.

China has a mountain of local debt that is seriously affecting the Chinese economy, time for can kicking is over. WSJ looks at this in 6 charts. Lanzhou and Guilin are 2 provinces where the fiscal capacity is already exceeded by interest on debt. Huzhou, Kunming and Chengdu are three provinces where interest on local debt takes up about 60% of fiscal capacity. The problems are complicated by dropping land sales, and LGFV bonds issuance at higher interest rates when the return of power projects is as low as 1.5%, and low on other projects. Yet there is hope because these provinces are inland provinces in north and west except for mega city of Tianjin. Land sales have dropped and replaced by LGFV or local government financing vehicles bond issuance at higher interest rates than bank loans. Conversion of LGFV to lower interest is being done, with provincial bank debt creating other problems.

There is a price for a socialist state run society adopting capitalism without understanding it. Russia experienced this in the 1990's as the Soviet system collapsed and the capitalist system took its place by 1990 with flagrant abuses. Only to be stabilized in the Putin years till the war in Ukraine affected the Russian economy. China avoided this fate by continuing its accelerated path to industrialization till the 2009 financial crisis. But hidden in its seemingly successful modernization effort was the role of LGFV's and selling of land to support the LGFV's. Local governments did not take on debt themselves, they passed on the debt to Local Government Financing Vehicles LGFV's- about 8 trillion dollars of debt 80%-90% not serviceable for interest payments, zombie status requiring borrowing for annual spending.  Most city councils or mayors did not understand these vehicles were debt and some even asked "do we have to pay it back?" LGFV's were not understood by mayors and city councils brought up under a socialist state run economy. They used it to follow the central government in Beijing's orders to come up with projects to boost growth year after year to rates of growth of 10% in the 1990's and 2000's, heedless of the risks because they never really understood the capitalist system and its pitfalls.  As long as land could be sold there was some revenue for local governments and room for shifting $8 trillion in debt to other LGFV's. Once the construction industry collapsed and companies went bankrupt their were few buyers for land. The central government cannot take on some of this $8 trillion in debt. As a result China is now facing what the Russians faced - a crisis from lack of grasp of the severe pitfalls of capitalism when its risks are not understood for economies that were in the 20th century experiencing upheavals, wars and then socialist state run economies. What this means is that the Chinese economy will slow, has no choice but to slow down for the next decade to find solutions to this debt overhang over its economy and industrial plans. It also means China's support for Russia in the Ukraine conflict is also problematic for China's internal growth to meet the aspirations of its people. As long as the administration in the US continues to pursue its own economic policies for growth as Biden has done by investing in the American economy, it will have the opportunity to lead the free world and be able to hold out hope for aspirations of countries and regions such as India, Africa and Latin America. ...

The Economist points out that China's total debt of government, corporate and households has grown by about 100% of GDP since 2008. The 2009 crisis led to rapid increase in debt. It is now about 250% of GDP, according to the Economist. Slower growth of below 7% risks reducing China's ability to service this debt. About half of this debt is owed by state owned companies and property developers. China can use its sovereign reserves to continue supporting bank and state owned companies. Investor's are pricing bank shares to reflect about 10% of this debt as bad debt even though government estimates are much lower. The reserves provided China time to fix the banking system since 2008, yet the debt keeps growing and China has failed to take strong action in the last 6 years. Complacency is a problem, and the incentives for local governments to continue prior practices that increase debt continue. As Krugman and other experts have pointed out at some point the rules of finance will apply to China as they have for other countries that faced a debt crisis- Japan in the late 1980's, South Korea and other Aisan countries in 1997, and the U.S. in 2008. Even without a crisis through deft managemen and use of reserves China risks zombifying the economy as old loans are backed up by new loans, with the further risk of misallocation of capital or poor use of capital. This lowers productivity of capital and hurts development. With poor statistics such as the figure of 1% of debt being bad debt cited here, the problems of complacency can be magnified, as there is less reason for a strong response....

U.S. president Trump's statement calling for a list of goods for tariffs on $200 billion of Chinese goods leaves China without a clear response and facing new risks. The U.S. exports about $150 billion in goods to China so that China would have to impose penalties to respond at the same level. Placing restrictions on American firms on access to China's market, and imposing other penalties would have the effect of reinforcing the perception of unfair practices targeting American business and lead to hardening of U.S. response.  The U.S. sees itself as being in a better position with the U.S. economy experiencing a growth trend. China with large local government and bank debt faces a difficult situation. President Jinping's policy of reducing the risks of bad debt in the banking system involved sacrificing some growth to stabilize the system. China's GDP growth in 2017 was 6.9%, the target at 6.5%. Future targets and actual growth now look to be much lower.The trade war with the U.S. has the effect of dampening growth leading to calls for the central bank to loosen its monetary stance. In response to Trump's announcement the People's Bank of China pumped $31 billion into the nation's banks. China is studying Japan's response in the 1980's and 1990's when the U.S. took strong action against Japan's growing trade surplus. Japan responded by appreciating its currency and using stimulus to cushion the effect of lower exports on the economy. The stimulus led to the housing bubble and over time a period of low growth and stagnant economy. The large China stimulus in 2008-2009 has compounded the problems in the banking system. Not deleveraging and controlling financial risks in China's banking system because of the trade war would bring a new set of risks. ...

Critical to move forward in making investments for growth in the Indian economy are the government debt to GDP ratio and GST revenue collections. FInance minister Sitharaman tells parliament that the government debt to GDP ratio is 56.2 % and considerably less than many countries of the leading economies in Europe and the US, less than France and the US, Canada which are in triple digits. GST collections are at 1.49 lakh crores for July 2022, the second highest in history. Inflation is at 7% or below that.  Non performing assets of commercial banks are at 5.9%. China's central bank reduces its reserve requirement ratio, required money set aside by commercial banks and not used for lending. It lowered by half percentage point to 13% the amount of reserves Chinese banks are required to set aside. As the economy has cooled recently with trade tensions with the U.S., China's growth has slowed to 6%. The move frees up $126 billion for lending. In a speech this week president Xi used the word "struggle" over a dozen times. The State Council has plans to allocate more money for vocational training, to expand railways construction.  Analysts of S&P recently estimated China's economic growth over the next decade at 4.6% on average if the trade dispute gets to a stalemate, if trade dispute worsens it could drop to 3.7%. The trade dispute has dampened the mood at China Development Forum in Beijing, with attendees saying the distrust between the U.S. and China is based on deep concerns about each other. Besides the lending increase planned, the central government is pushing local governments to find projects to create jobs. Kenneth Rogoff of Harvard University, expert on debt crises, and author of "This Time is Different," says China is one of the best examples of the idea that this time is different, with the idea created that somehow China was impervious to the massive build up of debt. The debt is now over 250% of GDP, and this was possible for so long because of the high savings rate of 30% of disposable income and the millions of young migrants moving to cities to work in manufacturing. The growth of shadow banking, opaqueness in decisionmaking, unreliable data, use of local government financing vehicles, the bubble in housing with a large portion of loans tied to the real estate market, all combine to create serious problems that will take a long time to sort out. Rogoff says the crisis in Tianjin with the deadly explosions in the port area, and the government's inability to provide answers to questions from a alarmed public, only added to the uncertainty and loss of credibility. Rogoff says he hopes the trillions of dollars in reserves will provide China with the tools adequate to tackle the debt problems before they spread to other countries....

This report shows an alarming trend in China which is fueling a real estate bubble similar to the one that Japan, and more recently the U.S., experienced. State owned companies are actively speculating in real estate, and are buying real estate from local governments eager to profit from the real estate boom. Local governments obtain land and build infrastructure on it to raise the price that they can get for it in an auction. In many cases one state owned company outbids another state owned company from different sectors such as oil, chemical, military, telecom and highway. Land records reveal that 82% of land auctions in Beijing in 2010 were won by state-owned companies up from 59% in 2008. The National Bureau of Economic Research in Cambridge, Massachusetts, has estimated that land prices leaped by 750% from 2003, with half of this happening in 2008-2010. In many cities housing prices have doubled in the last 2 years. The National Bureau estimates that on average these state owned companies paid 27% more for the same piece of land than other bidders. China's $586 billion stimulus and its aggressive lending program by state owned banks may have helped in other ways after the 2008 economic crisis, but in this area it has fueled a real estate speculation boom, with the local government and state owned companies being the key participants in this speculation. Local governments earned an estimated $230 billion in land auctions in 2009. The demolition of older neighborhoods and poorly compensating residents are all part of the effort by local governments to profit from this speculative boom. The implications for the banks are serious. Local governments use other companies created for the purpose to engage in this investment in land. And off-balance sheet accounts create the danger that China's state owned banks may have enormous amounts of debt that is not showing up in the regular accounting. Analysts say that the $1.4 trillion in loans made by state banks in 2009 was twice that in 2008, and a large portion of this was diverted into real estate speculation with records set in land bids and booming prices. All this is happening as China's Ginni coefficient has deteriorated rapidly. And the simple fact remains that even as apartment prices exceeded $200,000 in Shanghai, the average disposable income is about $4000 per year. Prof. Shih of Northwesten University has followed the investment companies of the local governments closely and comes to similar conclusions about the size and implications of this real estate bubble in progress. China plans $29 billion of local bond sales (200 billion yuan) through the central government, to meet the needs of cash strapped local governments. Its proceeds would go to projects approved by Beijing, for airports, power plants and railroads. In earlier year local governments depended on land sales as abig source of money. China's tax system sends most revenue to the central government, while provincial and municpal governments are left to handle most of the spending on education and healtcare, which is why these needs may not be getting the funding they need. Land sales are now drying up as asource of money as the property market declines. This does not mean that the local governments are not indirectly taking on debt. Chinese law prohibits cities and provinces from taking on debt without Beijing's approval, but companies owned by local governments have borrowed heavily to fund public works projects. Shanghai Chengtou Corporation, a municipal government company that builds infrastructure has taken on 200 billion yuan in debt in 15 years. Economists say this kind of debt may be 20% of annual GDP, which added to the central government debt of 20% of GDP, would bring the combined debt to 40% of GDP. What this new effort does is make the taking on of new debt official and more transparent. The principle behind the earlier tight control of debt issued by local governments was to prevent local governments going overboard and the central government having to take responsibility, as happened in the 1990's in India, Mexico, Russia and in the USA....

Mark Frazier, a professor at the New School, is the author of the book "Socialist Insecurity: Pensions and Politics of Uneven Development in China." Here he describes the situation in China for the elderly and pensions. There is no Social Security Administration in China like the one in the U.S. Pensions are the responsibility of local authorites. Urban pensions were established in 1951. Pensions for rural areas and farmers came only in 2009. The situation in China for pensions is much like that in the U.S. before FDR's New Deal, being run by a patchwork of local programs- about 2500 county and city governments running pension funds. The problems of pension programs being run for the benefit of well connected groups and making risky investments exists in such local programs. Local governments taking on large levels of debt is a serious problem. The pension program in Shanghai came under scrutiny because of risky investments. A report in Dec 2012 cited by Frazer cites empty accounts at 2.2 trillion yuan or $353 billion. The National Social Security Fund has only $140 billion. Overall pensions account for about 3% of GDP in China compared to 4.9% in the U.S....

Nathaniel Tapin says about China's debt laden economy and struggling property developers that this has been seen before. What matters most is the confidence household borrowers have in the country to buy homes and spend versus putting more money into savings. And this confidence that that has been the strength of the economy for three decades is fading. About 12 million jobs in the internet platform economy were lost in 2020-2022. This absorbed a fourth of the Chinese graduating from colleges each year. The manufacturing sector is affected by declining demand overseas and cannot pick up for this. Much of this is a result of Xi's government efforts to tamp down debt of housing developers, to reduce housing speculation, to limit the power of internet companies, and develop a fairer economy, and these were policy decisions not easily reversed. A pervasive pessimism is leading to a disinclination to spend or buy a house. Surveys of Bank of China show inclination to save increased by 15 percentage points to 58% in second quarter 2023. In the past Chinese put money in homes as a way to deposit money in a savings account, homes were sold even before they were built. This cash was passed on to property developers and in turn the local governments benefited by selling the land to property developers. After property developers could not pay interest on debt and collapsed the households decided to pay down their mortgages and $28 billion went to pay down residential mortgage debt in first 6 months of 2023.  ...

But this does not correctly reflect the true cost of the stimulus program, as much of that cost is taken on at the local government level. Of the stimulus two year $585 billion investment program only one fourth is reflected in China's formal budget. Stimulus projects get quick approval and a partial financial contribution from Beijing with the local governments having to come up with the biggest share of the funds. As China's tax system channels most revenues to Beijing, the local governments are seeing an explosion of debt. These are liabilities not on the books but having the indirect support of Beijing. Without this local government debt China's total state debt is closer to 35% of GDP than the 18% shown in official numbers. See graph. And the government budget deficit will be about 4% of GDP in 2009 according to Deutsche Bank economist Jun Ma. Even before the stimulus local government debt was large, at about four trillion yuan, equivalent to 16.5%of GDP, as estimated by the Research Institute for Fisal Science, the think tank of China's finance ministry. In the first quarter new loans by state banks for infrastructure projects to government backed companies was 895 billion yuan, or 22%of the national stimulus package. Local corporate bond issues indirectly backed by the local government, totaled 102 billion yuan for Jan-May 2009. The government hopes that with economic growth and growing tax revenues paying back these debts won't be a big problem. ...

This report in the WSJ from Singapore says Chinese authorites are asking local governments to prepare for the potential downfall of housing developer Evergrande which was built on ever growing debt. This was described as getting ready for a possible storm in the event there is a disorderly collapse. Beijing is unwilling to bail out the developer. For years the Chinese government has discouraged speculative investment in housing saying "housing is for living not for speculation." This had little effect on housing developers and housing prices in China making housing smaller and smaller in size and beyond the reach of average households.

To get some idea of the magnitude of Evergrande's expansion it has 800 projects in progress spread over 200 cities in China. It is unable to complete many of these projects, now that it is unable to pay contractors and suppliers.

The real estate bubble in China continues to grow even after th pandemic. Local governments depend on land sales for about 60% of their revenues. The government in Beijing also is unwilling to let prices decline too much because this could create unrest. As a result households have continued to add second, third homes in speculative investment. Unlike the U.S. where households invest in the stock and bond markets and residential property investment is one of several options, in China this is the only option people believe. The notion of continually rising prices is built into the mindset in China. This is happening even as those who do not have homes are still priced out of the market, and those with savings are pouring them into housing, more so as people save more in 2020. This can be seen in the vacant homes rising to about 40% for those buying second homes. People are also taking on more debt with consumer, mortgage and other debt of households getting close to 60% of the country's GDP, a high leverage ratio. This also means there is less capital to invest in productive investments in industry as more and more savings are tied up in housing with large vacancy rates meaning the housing is not even being used. China's carefully planned stimulus in April 2014. It is designed to balance goals of not letting credit growth lead to a bubble and preserving a high enough growth rate of 7% to create 10 million new jobs each year. The smaller stimulus will be financed by the federal government which has more leeway than local governments burdened with debt. The stimulus is focussed on low income housing and railways. Pension funds, banks and other financial institutions will be encouraged to invest in shantytowns to create low income housing. Railways construction is focussed on southern and western China. Part of the rail construction is designed with the goal of creating export based industry in the interor of the country. IMF reports say this may not work out as planned as businesses may prefer to remain in the coastal or eastern part of the country.
