WSJ Lingling Wei's interview with Ding Xuedong, chairman of China Investment Corporation on its plans and strategies for 2015-2016, and future years. China's government formed CIC in 2007 to improve the returns on its foreign exchange reserves, estimated at $3.8 trillion in 2015. China Investment Corporation had largely stayed with low yields on U.S. Treasury debt till 2007. CIC has about $650 billion in assets in 2015. Its strategies provide insights into how China sees the outlook for the global economy. Ding sees opportunities in real estate and infrastructure, with a focus on the U.S. and Europe for steady cash flows. He singles out the U.S. as of particular interest as its economy rebounds. Strategies also include paring down of energy holdings. Foreign holdings are now $220 billion and have increased by 16.6% since 2009. A special unit CIC Capital was formed recently to more directly participate in managing foreign holdings with a long term view. Earlier focus of CIC on natural resources and commodities is now shifting as the commodities crisis has reduced long term prospects in that sector. The plan for the future is to shift to an allocation where financial products such as stocks and bonds are about 50%, and long term assets such as infrastructure investments, real estate and other investment take up the other 50%. At the end of 2013 equities and fixed income represented 57.4% of CIC global assets, and 28.2% were in long term assets. Ding wants to see China as the No. 2 engine for the global economy after the U.S. as No. 1. He sees the prospects for Brazil, Russia and South Africa as poor, and is optimistic about good performance from India, Mexico and Nigeria. On Japan Ding is skeptical of prime minister Abe's plans because he sees the lack of structural reforms in the efforts leading to a kind of lazy effort in his view. CIC is learning from the experience of other national investment funds and improving its in-house investment and management capabilities. How ethanol picture as a useful alternative fuel has changed completely in the past year. The economics of ethanol also have changed completedly in the past year, as corn prices have risen to above $3 abushel and stayed there, even with the biggest corn crop since 1945, and prices of ethanol have dropped with huge oversupply of ethanol from $5 a gallon in June 2006 to about $1.85 a gallon today. Global ethanol production has grown from 10.9 billion gallons in 2006 to 13.4 billion gallons in 2007 according to IEA. US's ethanol production is about half of this or 7 billion gallons and is up 80% in 2 years. The production capacity of ethanol with new plants is expected to jump to about 12 billion gallons in 2008 even as demand for ethanol is about 7 billion gallons.This huge oversupply accounts for the drop in prices of ethanol with margins dropping from $2.30 in 2006 to 25 cents in late 2007. Its become less and less attractive as an alternative fuel as more studies appear and more groups cite the different ways in which ethanol has destructive effects on the environment. Corn is in demand by food companies and by livestock companies in the USA and generally across the developing world so raising corn prices is seen very unfavorably around the world. Nation Academy of Sciences study and a National Research Council study says corn based ethanol could strain water supplies and impair water quality. American Lung Assocation worries about the the air pollution from burning ethanol in gasoline. And a EPA Spring 2007 report says ozone levels increase with increased use of ethanol. A study coauthored by Nobel prize winning chemist Paul Crutzen says it might exacerbate climate change because of the added fertilizer used to produce corn raised emissions of nitrous oxide. All this has made people wary of ethanol and much of the early enthusiasm for ethanol has vanished. The lobbying struggle pits the ethanol producers and the farm lobby in the midwest against oil companies which don't like being forced to use a non-petroleum fuel even with a subsidy of 54 cents of gallon for blending ethanol into gasoline, and food and livestock companies which need corn at lower prices. Add to this the weight of environmental organizations and countries across the developing world which simply don't like the idea of using scarce food resources in this manner and find this to be just not a right thing to do for the world's poor which need corn as a basic food source. Consider Mexico where this affects the price of a staple food corn tortillas and China which bans the use of corn for making biofuels, both countries seek to keep food prices low for the country's large numbers of rural and urban poor people and could see the stability of these countries disturbed by huge rise in food or fuel prices. As a result of all this the ethanol lobby is looking to Congress to mandate a certain usage figure of ethanol in gasoline production in the new energy law. This legislation now could become controversial in the future as better ways of solving the energy crisis such as automobile fuel efficiency reducing demand and conservation, as well as other alternative sources that have fewer adverse environmental impact come into play. ...

GM will invest $3 billion in electric car production in Michigan. The Orion Assembly plant near Detroit  will produce electric pickup trucks- renovation costing $2 billion and bringing 1500 jobs. A new battery cell factory near Lansing would bring $2 billion in investment in 50-50 joint partnership with LG Energy Solutions creating 1200 jobs. Ford is investing in other states, with $11 billion investment in building 3 battery plants- 2 in Kentucky, one in Tennessee near Memphis. Tesla is investing in Austin, Texas. GM says it is revamping existing factories to save $10 billion through 2030. The new GM investments are part of $35 billion in spending on electric cars through 2025.  For the US as a whole these investments change the look of the auto industry from one that in the past put factories in China and Mexico for gas and diesel vehicles. The shift to electric is now being taken as an opportunity by the Biden administration to encourage auto companies to make a new beginning and speedily build the future electric car base in the homeland itself. Empty storage tanks and empty supertankers and idle storage terminals are to be seen in the area of Cameron Parish, in coastal Louisiana. This is where Cheniere Energy opened a $1.4 billion liquefied natural gas terminal recently. This was part of a $7 billion construction of 8 new LNG terminals over the last 5 years around the Gulf of Mexico and the Atlantic coast. Only a year ago this seemed like an attractive investment as LNG supplies to the USA appeared to be on the rise. But that is not the way it turned out. By October its estimated that the USA will have in storage 3.1 trillion cubic feet of gas, about 1 trillion less than the full storage capacity.This is after the summer use and reduced LNG imports. This is 1 trillion feet of idle unused capacity or about 25% idle capacity. What has happened is that with a nuclear plant down in Japan because of an earthquake and drought conditions in Spain limiting hydroelectric dam electricity prices these countries pay has jumped and LNG tankers have been diverted to these places instead of the USA. Because natural gas prices unlike oil prices are set on a regional basis, prices in other regions and countries are several dollars higher than the US price of $11.80 per thousand cubic feet, which is itself up from $7.50 per thousand cubic feet at the beginning of 2008. The reason for all this unused capacity is that imports are 40% of what they were for last year and capacity has been doubled. Producers have also put more supplies on the spot market and less on long term contracts to make higher profits thus raising prices even higher. Some analysts believe that it was a bad thing for the US not to import more as 3.1 trillion cubic feet of gas in storage will not meet expected demand in the winter heating season of 2008-2009. And with global demand up and global supplies not coming up fast enough gas prices may increase still further. Demand is growing at about 7% in the developing world, and about 2.6% worldwide so demand in the USA is not increasing at this time. The new refineries and petrochemical plants going up in the Middle East and Asia will increase demand further for natural gas. The whole issue has not been prominent because the US meets only 3% of its natural gas needs through LNG. ...

The Trump administration's early proposal for NAFTA moves away from campaign pledges to completely renegotiate the treaty, instead taking the approach of working to improve the U.S. trade position in relation to Mexico and Canada. It includes seven objectives for tougher rules for labor and the environment favored by Democrats in Congress, and it also has support from Republicans with its effort to update NAFTA for changes in technology and in other areas since the accord was signed during the Clinton administration. The area in which U.S. and Mexican business are wary is one in which the Trump administration still seeks to keep the option of imposing protective tariffs, and a border-adjusted tax to level playing field for differences in taxes, as well as other measures to protect American jobs and interests. Because any renegotiated NAFTA also has to pass both houses of Congress this proposal took into account the different constituencies and interests for this issue. Robert Lighthizer, trade representative under president Reagan is likely to become the next U.S. Trade Representative and lead negotiator. Max Fisher of the NYT points out the unique approach taken by Canada in the U.S.-Canada relationship - to cultivate a grassroots network of Americans in legislatures, business, and at different levels of government. This has enabled the Trudeau government to build a relationship with president Trump, and at the same time have relationships at different levels of government and with business in the U.S. to tackle issues where the Trump administration has acted in ways unfavorable for Canada. Provincial governments in Ontario and Quebec lobbied against a New York state government provision for Buying American on state contracts worth over $100,000. By emphasizing the $10 billion in exports from New York to Ontario this lobbying persuaded the New York legislature to cancel the provision. Premier Trudeau's popularity helps and the proximity to the U.S. means Canadians can visit quickly and understand the U.S. as a close neighbor. Still Premier Kathleen Wynne of Ontario says Canadian businesses are nervous about the uncertainty from the Trump administration.   ...

Shipping and freight statistics show an increase of shipments from Mexico. Trains and truck shipments from Mexico to the U.S. increased by 8.7% by weight in the first 11 months of 2011 compared to the prior year. By comparison shipping containers entering the ports of Los Angeles and Long Beach went down by 0.2% in 2011. Mexico stands to benefit from the shift in dynamics as manufacturing costs in China increase with labor constraints, higher wages, higher commercial land prices and recent Asian supply chain issues making firms wary of unanticipated problems. This is expected to benefit the U.S. with the return of some manufacturig jobs and a serious rethink of outsourcing. Because of highly automated factories and advanced technologies the manufacturing process requires fewer and more skilled operators, reducing the labor component of costs. Carlisle Companies CEO, David Roberts says he is expanding tire manufacturing plants in Tennessee. He says he can make tires as cheaply or cheaper in the U.S than in China. This has serious implications as the U.S. gets down to rebuilding and renewal of its manufacturing industry....

The U.S. ranked first in an annual survey of executives rating places with favorable prospects for foreign direct investment. The survey by consulting firm A.T. Kearney has questions for executives of 302 large companies, all with sales above $500 million, about how likely they are to invest in countries over 2013-2015. It was done in October and November of 2012. On a scale of 0 to 3, the U.S. scored 2.09, China 2.02, Brazil 1.97, Canada 1.86, India 1.85, followed closely by Australia and Germany at 1.83 and the UK at 1.81. Mexico and Singapore are at No. 9 and 10 with 1.77. The survey shows the U.S., and Mexico gaining, China and India slipping, and English speaking countries UK, Australia and Singapore, as part of the 6 that are English speaking of the top 10 countries. Brazil's hosting of the Olympics and World Cup helped it maintain its position. The emerging market countries performance has slipped further since the survey, including Brazil, and the U.S. has made further gains in investor sentiment. The unrest among young people in Turkey, India, China, and Brazil as seen in street protests and credit financed booms may have further affected investor sentiment. The increase in natural gas production, revival of the midwestern economies, and a recovering housing market have boosted the U.S. economic prospects compared to emerging markets and the eurozone....

There are similarities in the Republican and Democratic party platforms in 2016. One area of agreement is in the reinstatement of Glass Steagall Act. That legislation made in the Depression period to separate commercial banking from investment banking was changed  when president Clinton made changes in a deal with Senators Phil Gramm and Jim Leach in 1999. The too big to fail problems of banks and the problems of investment banks during the 2008 financial crisis are attributed to the lack of Glass Steagall protections for financial stability and safety. The result is that in the post 2016 environment banks can expect a tougher regulatory environment. Another are is in trade where both parties are expected to take tougher positions to protect U.S. interests. The Republican platform calls for "better negotiated trade agreemets that put America first."

Felipe Caldron, Mexico's new President, addressed one of Mexico's biggest problems low tax revenue by getting passed through the legislature a tax bill that will increase tax revenues from 11% of gross domestic product to 13.5 % of GDP. This will be done by a corporate tax that taxes sales rather than profits starting at 16.5% in 2008 and rising to 17.5% in 2010. The original proposal Calderon requested would have taken this to 19%. The bill cuts taxes on Pemex which will give it an additional $3 billion a year as it is falling behind in new reserves added from exploration and drilling that would replace ones being depleted leading to a decline in output. And the tax bill imposes a tax of 2.5% on cash deposits above $2200 to attempt to collect some taxes from the underground economy which employs about a quarter of the workforce. In addition it imposes a gasoline tax of 5.5% that will go to the state governors for local spending needs. The deal was negotiated by giving the opposition reforms in the electoral process including replacing all commissioners of the Federal Election Institute, and bans radio and television advertising for candidates. Calderon wanted to increase the taxe revenue to 14% of GDP, this would increase it to 13.5%. Considering the previous administrations failure to get any legislation through Congress while Pemex production slipped, and tax revenues were some of the lowest in the world due to widespread evasion (see a similiar problem and tax reforms in the Philippines recently), this is a breakthrough. But Pemex has to turn the corner, and lags way behind Petrobras in Brazil in terms of progress in exploration and new reserves. Revenues from the oil company largely help fund state spending in Mexico. However reforms that free up the state energy sector as Brazil has done (see the recent article on Petrobras in wsj ) some years back are still for the future. How much will this help. Its a modest beginning from a low point under the Vicent Fox administration. The additional $10 billion it generates next year will go to fill the gap in declining tax revenues from state oil company Pemex, and rising health and pension committments of the state....

Hillary Clinton narrowly loses the Michigan primary to Bernie Sanders in March 2016, as the Sanders campaign focusses on Clinton's support for trade agreements that hurt American workers and lead to loss of manufacturing jobs. About three fifths of voters in the Michigan primary considered this a major issue. Many less educated younger workers see their job prospects diminish and wages drop with free trade that hurts American manufacturing jobs. Bill Clinton signed the NAFTA agreement with Mexico, and as a member of the Obama administration Clinton supported the Trans Pacific Trade Agreement, later opposing TPP when she left the cabinet. Sentiment against trade that hurts manufacturing jobs in the U.S. is strongest in midwestern states such as Michigan, Ohio and Illinois. This was also a major issue benefitting the Liberals under Justin Trudeau who won in Canada's industrial Ontario province which has suffered hollowing out and loss of manufacturing jobs under the Conservative Harper administration. In the U.S. the issue goes back to the Clinton Administration for two decades. New jobs created by Apple, Google, and other tech companies pale in comparison with the industrial jobs created in another era that benefitted working class families. This issue and high unemployment or under employment, lower wages for working class families, was a major issue in the 2016 U.S. presidential election campaign. Widening wealth disparities, and lack of upward mobility, high tution and healthcare costs for ordinary families, dominated the campaign in the U.S....

After over two decades of focus on GDP growth targets, China under prime minister Li Keqiang is giving more emphasis to job growth and problems of air pollution, education, and quality of life indicators. Premier Keqiang tells a news conference in Beijing in March 2014 that China needs to create 10 million new jobs each year. More bond defaults can be expected as the financial system is being changed with new rules. Li says China will no longer be "preoccupied" with GDP growth targets. Li made the new priorities clear-"The GDP growth we want is one that brings real benefits to our people, helps raise the quality and efficiency of economic development and contributes to energy conservation and environmental protection."

Solomon and Said give a detailed account of the events leading to the steep decline in oil prices to $61 a barrel by December 2014. The steep declines have caused a shock for OPEC and non-OPEC producers. A price decline of this magnitude may not have been anticipated by the Saudis, and there are divisions among Saudi officials and in the royal family about whether such steep cuts are best for Saudi Arabia. The price per barrel of oil for each OPEC country to balance its budget varies widely, according to IMF and IEA, WSJ, sources. For Saudi Arabia this estimate is $106, Iraq 101, for Russia $98. The Saudis have $750 billion in foreign currency reserves. At the high end are Libya at $184, Iran at $131, Algeria $131, Nigeria $122, Venezuela $117. The UAE is at $77, Qatar $60. Norway is at the low end at $40. On Dec. 19, 2014 the price of Brent crude, ICE for Jan. delivery was $61.38.

A major shift in foreign investment may be taking place as the 2014 St. Petersburg International Economic Forum takes place in May 2014. Russian policy in Ukraine and tensions with the U.S. and Germany could lead to a shift in investment to other emerging market countries. China's tensions with Japan could lead to a similiar shift of Japanese foreign investment. At the same time India has elected a new government with an absolute majority and an overwhelming mandate from young people to accelerate development. The new government under the BJP party's Modi has a decade of experience attracting foreign investment in western India. Indonesia, Vietnam, Africa and other emerging market countries, could benefit from the shift in investment. Investment could also return to the home countries with lower labor costs in Southern Europe, lower labor/energy/transport costs in North America. For Russia the debate at the St Petersburg Economic Forum was about pursuing one of three policy paths with some riskier than others, or some combination also risky and uncertain- depending on state banks and oil windfall funds, increasing ties with Asian countries, continuing on the current path with lower foreign investment and continued capital outflows. The failure to use the time wisely to diversify the oil based economy which could have been better accomplished in an economy not overly dependent on crony capitalism and centralized economy, both current characteristics, will affect future progress. A key weakness for Russia compared to China is the centralization under one person Putin, more so in the third term. In China the two man team Keqiang and Jinping is part of a larger team chosen by consensus and negotiation and part of a rotational scheme. It has senior leaders who initiated the changes to a market driven economy in the nineties determined to see China on track....

Liu He, the author of the 2013 DRC report on recommended changes to China's banking and financial system, is now the director of the Communist party's top financial policy committee and senior advisor to president Jinping. Changes he is pushing for relate to increasing focus on credit risk for China's banks, promoting competiion between banks, a mechanism for letting banks fail, and a deposit insurance program to protect the public against failing banks. To open up the sector dominated by state owned banks, opening private banks would be encouraged. Local governments would be allowed to issue bonds in an effort to reduce their dependence on land sales and opaque off-market borrowing. The urgency of this agenda comes from the realization in top Chinese policy circles and the Jinping-Keqiang administration of the risks to the banking sysem from the lack of attention to credit risks in bank lending.
