The yuan is up 5.5% since the peg to the dollar ended in 2010, reaching 6.469 to the dollar. But this is not helping the U.S. trade deficit. The U.S. Bureau of Labor Statistics shows the price of imports from China are up 2.8% in May over the same month prior year. And the trade surplus for China in the first four months of 2011 is higher than the same period in 2010. What is happening? The improvements in productivity of Chinese manufacturers and the acceptance of lower margins is reducing the effects on trade balance of a small appreciation of the yuan, so that only a fraction of that appreciation is showing up in higher prices for Chinese goods. Also significant is that the yuan's small appreciation against the dollar is not enough to make up for the dollar's fall against other currencies. The yuan is down 8.3% against the euro and has actually declined 3.7% on a trade weighted basis in the last year.

A depressed European market with VW sales down 8% in Europe in the first 2 months of 2013, means a vigorous push in China, India, Russia, America and Southeast Asia. Close to half of the respondents in the 2010 Annual Survey of the American Chamber of Commerce in Shanghai, say that they face regulators who show a preference for domestic companies. About 80% of respondents said their operations were profitable in 2010. In 1999, 58% of Shanghai members of the chamber said their profit margins were below worldwide levels. In 2010, 78% said their profit margins matched world levels. Just under half of the respondents said they feared a negative impact from China's effort to build "indigenous innovation" and encourage domestic champions in each industry. 63.1% of respondents say regulations are getting worse or staying the same. Chinese President Hu on a state visit to the US in January 2011 is presenting the idea of a level playing field for American companies.

A study by Bank of Japan's Research and Statistics Department in the Feb. 2013 Bank of Japan Review paper titled "About the Real Effective Exchange Rate," shows how Japan maintained international price competitiveness during the period of the strong yen at 80 to the dollar. It found that with deflation the cost inputs of labor, factory equipment and materials in Japan were reduced, even as the price in overseas markets for finished products went up. It found that while the yen went up against the dollar in nominal terms, in price adjusted terms accounting for deflation it has actually fallen. Nomura economist Kiuchi says the Japanese yen had to go to 54 to the dollar before it matched the level of the 1995 priceadjusted high of 79 to the dollar.

Sales of automobiles in China in July 2012 declined 12.6% from the prior month according to the China Association of Automobile Manufacturers. There are two parts of China's automobile sector, the foreign brands of GM, Toyota, VW, Ford and others, and the Chinese brands. There are 48 Chinese domestic carmakers for 30% of China's automobile market, with sales of 87,500 per brand on average, according to J.D. Powers. Many of these carmakers will not survive even with subsidies from local governments. China's car buyers prefer foreign brands because of the better quality and reliability. Foreign carmakers face an oversupply of cars as GM, Honda, Ford, VW have continued to add capacity. Total automobile manufacturing capacity is about 28.5 million cars and commercial vehicles. This is 9 million more than the expected sales in 2012, according to J.D. Powers. The most recent company adding large capacity is Ford Motor Company, which was relatively late in the Chinese market, and decided to boost capacity from 450,000 in 2011 to 1.2 million in 2015, to make it the largest manufacturing location outside of its home base of Michigan. This creates the prospect of foreign carmakers having to offer larger incentives and discounts to manage inventory and operating with higher levels of unused capacity, reducing profits in future years. Solyndra Inc. and what went wrong. Solyndra filed for bankruptcy in Sept. 2011, after investments of private and government capital of over a billion dollars. Of this $535 million was a loan backed by the U.S. Department of Energy, leaving taxpayers with large losses. When emails were being exchanged between Vice President Biden's advisor and OMB staffers on August 31, 2009, according to the Washington Post, Solyndra was already in trouble. OMB pleaded for more time to do due diligence and analysis of the company. A $535 million loan was approved just when the economics behind Solyndra's cylinder coated solar materials were being made obsolete by the existing technology of polysilicon cells laid out on a flat panel. At Solyndra's inception in 2005 the cylinder based technology held promise, as the polysilicon cells technology relied on polysilicon material which was costly to make. In 2009 China was investing heavily in the polysilicon technology and bringing prices down to where the material cost was coming down quickly-down as much as 80%. By the end of 2009, it cost $4.00 per watt to produce Solyndra's product, while the competing Chinese polysilicon product cost $1.00 per watt- today this is down to 75 cents for the polysilicon product. The Solyndra product was harder to manufacture and had more defective material that had to be discarded. It is in the midst of these sea changes in technology, costs, and the economics of the project, that the government pushed for and OMB approved the Solyndra loan of $535 million to build a new factory that could produce 500 megawatts. In 2010 the economics worked as it would be expected, leading to Solyndra sales of 65 megawatts. The original factory had a capacity with improvements of 100 megawatts. Solyndra lost $172 million in 2009 on revenue of $100 million. Private investors attitude to their investment changed in 2009. The Wall Street Journal quotes one investor who saw the government loan followed by an IPO as a way to exit and cash out. A press release by Solyndra in July 2009, stated the company had a contractual backlog of $2 billion, even as the economics of the Solyndra product were collapsing. Yet these orders were not firm orders but framework agreements. In Dec. 2009 the lead underwriters, Goldman Sachs and Morgan Stanley, made an initial filing for an IPO, which was cancelled by the board 6 months later when the new factory had to be closed. The private investors interests and the governments interests had already diverged by the time of the email pushing for the $535 U.S. government loan from McSweeney, Biden's domestic policy advisor, to the senior OMB staffer, cited in the Washington Post, Stephens and Leonnig, 9/14/2011. OMB and the White House staffers failed to see this and the bankruptcy outcome that seemed highly probable in August 2009, based on the economics and competitive technology and pricing. This does prove the often cited comment that the government is not good at choosing winners and losers when handing out money. It goes beond this to show the whole process of due diligence failing at agencies such as the Energy Department and the Office of Management and the Budget, where one would think technically qualified staffers could catch the problems and risks of a project that were so apparent. ...

The government sets a goal of reducing the number of automakers in China from 70 currently to a much smaller number by 2015. With slower growth in the Chinese market, 55 of these companies sell only 11% of the total cars sold, and no sales for 10 manufacturers. Foreign car companies are investing heavily and control 58% of the 18 million cars sold in China. Domestic car companies are faring poorly. Cherry sales dropped by 30% in November 2011 acccording to the China Association of Automobile Manufacturers. Changan, Guangzhou Automobile Group and BYD have seen sales declines of 10% in 2011 for domestic sales.

China's exports were able to show year over year growth of 7.6% in the first quarter of 2012, a sharp decline from 20.3% in 2011. As a result IMF estimates of China's long term current account surplus which were about 7% of GDP in the World Economic Outlook in Sept. 2011 may now be lowered to about 5%. This would reduce the strength of arguments that the yen is undervalued. The IMF is now engaged in making estimates for current account balances till 2017. China's current account surplus peaked at 10.1% of GDP in 2007 and the IMF forecasts in 2008 were for this to remain at 10% for the long term. The situation is rapidly changing because the most recent estimates from China's State Administration for Foreign Exchange show the actual current account surplus for 2011 at 2.8% of GDP. Since the 2010 Group of 20 nations summit meeting when China was pressured to reduce its trade surplus and let the yuan appreciate, the yuan has appreciated by 8.3%.

Hon Hai chairman Terry Gou told corporate employees that Hon Hai plans to increase the number of robotic arms in its manufacturing plants from 10,000 to one million by 2013. He says the move will "improve working conditions and provide a better career path to employees." The improvement of working conditions is a major concern after a number of suicides. The plans to automate dangerous and monotonous tasks is intended to migrate workers to other work. Hon Hai has about 1 million employees in China. It is moving plants to the less costly interor of China where wages are lower- to Chengdu, Wuhan and Zhengzhou from the coastal areas.

The air quality around Chinese cities is worsening because of coal fired plants and increasing demand for energy, and because of exhaust from automobiles filling the highways. The air quality around Beijing violated the WHO standards more than 80% of the time during the fourth quarter 2008 period. China's Ministry of Environmental Protection says in a report that more than 25% of China's rivers, lakes and streams are too polluted to be used for drinking water. And acid rain is a problem in 200 of 440 cities it has monitored. Efforts to control the exhaust pollution from cars by putting driving restrictions in Beijing are not as effective. One report says that even after 20% of private cars are taken off the road each weekday, the 250,000 new cars that were added to Beijing's streets in the Jan-April 2010 period, have left things as bad as they were before.
