The Portuguese government asked the European Union for bailout loans. The aid the EU is providing to Portugal comes with conditions- asking Portugal to make additional austerity cuts even as new elections loom. The aid is essentially more loans at high interest rates, even if the rates are lower than the steep rates in financial markets for a country with a collapsing credit rating. There is serious concern about whether this formula applied by the EU is going to work because at this rate it may take a decade or more for Portugal to pay off all the loans. The major problem is that with severe spending cuts- a country that lacks competitiveness and cannot devalue its currency because of being the euro zone- it is that much harder to generate growth. Simon Tilford, chief economist for the Center for European Reform in London, says the EU leaders have failed to come to grips with the core of the problem for Ireland, Greece and now Portugal- which is how to restore the finances to some sustainability, and how this could ever be achieved by a policy of deeper and deeper spending cuts. Tilford points out that the other more fundamental problem EU leaders are not tackling, is that the problem is deep down the large amount of Portuguese, Irish and Greek debt held by German, French, British, Spanish and Dutch banks. If these countries default the governments of these countries would have to recapitalize their banks at the expense of the taxpayers of Germany, France, Britain, Netherlands. Political leaders of these countries want to avoid confronting angry taxpayers and lose political support. Germany has called for a bondholder haircut, something that banking interests do not support. Tilford says Portugal is not getting a bailout, because for a bailout there would need to be a default by Portugal. What it is getting along with Ireland and Greece, are loans at high interest rates, and an EU plan that simply stifles the ability to pay back accumulated debt, leaving the situation in limbo for some future resolution....

Jerry Brown is likely to get a fourth term as Governor of California. Brown's focus is on a Water initiative, Proposition 1, and an initiative for a rainy day fund, Proposition 2, for the state. His campaign spending of only $500,000 suggests that he prefers to make his legacy with the right actions for the state. Proposition 1 addresses the water problems in the state which is facing a long drought. It is a water bond that will invest $7.1 billion on water storage and recycling, watershed management and loans to regional water management projects. Proposition 2 addresses the second major problem in the state of California- the failure to build enough reserves to tide over periods of economic downturn. It requires the state to set aside 1.5% of general fund revenue and a larger percentage of capital gains taxes till the rainy day fund reaches 10% of the state general fund or $15 billion for 2014. Brown is unique among the nation's governors for his ability to stay away from politics and ideologies to take a common sense approach to the state's major problems. As a former governor he returned to office decades later with experience that few governors have, enabling him to carry on the legacy of his father, a former governor, to make a huge contribution to the state. Fed chairman Volcker has started an initiative to encourage public service in the U.S., Jerry Brown has shown how it is done. Spanish banks agreed to reforms and job cuts as a condition for a 37 billion euro loan from the eurozone bailout fund, the European Stability Mechanism. The restructuring plan applies to Bankia, Novagalicia Banco, Catalunya Banc and Banco de Valencia, with the largest job cuts at Bankia bank. Bankia will have 6000 job cuts, 28% of the total employees, and cut branches by 39%. Banco de Valencia will be absorbed into Caixabank and receive 4.5 billion euros of the loan payment approved.

Spain's Bankia bank makes headway in the recovery by 2014. Bankia chairman Goirigolzarri says it was "not impossible" that the government would recover the 22.4 billion euros it put in Bankia. Bankia reported net profit of 512 million euros for 2013. Problems remain as 15% of its total loans are more than 90 days overdue yearend 2013, increasing from 13% in 2012. There are billions of dollars of bad loans in a "bad bank." Shares are up 65% since Sept 2013, up to 1.31 euros in Jan 2014. The government valued the bank shares at 1.35 euros at the time of the bailout in 2012.

Spain's prime minister Mariano Rajoy repeats his request that the $125 billion from the European Financial Stability Facility (EFSF), the eurozone rescue fund, be sent directly to recapitalize Spanish banks, instead of being sent to the Spanish government. Capital markets did not respond positively to the aid announcement and Spain's 10 year bonds yields were close to 7%, one point higher than before the aid announcement. Rajoy told the other leaders at the G-20 summit in Los Cabos, Mexico, that it is necessary "to break the link between risk in the banking sector and the sovereign risk," according to a Spanish official. The European Commission and some EU governments support this, but Germany remains opposed to such a move. Spain paid higher rates on 3.04 billion euros in short term debt financed on June 19, 2012. Spain plans to sell 2 billion euros of two, three and five year bonds on June 21. Part of the problem for investors is the lack of clear accounting and transparency of the total debt of regional governments in Spain, and bad loans at banks, which it is feared could be much larger than the $125 billion in rescue funds from the EFSF. This is a result of the housing and asset bubble in Spain of the last two decades since joining the EU. The $125 billion would take Spanish debt to GDP ratios to 90%, which is lower than Italy's but comes at a time of unemployment at over 25% and a declining GDP, increasing investor uncertainty....

Spain's national statistics agency confirmed that the Spanish economy contracted by 0.3% of GDP in the 4th quarter of 2011. The central bank of Spain predicts the economy will contract by 1.5% in 2012 if Spain makes spending cuts to meet the defict target committed by Spain with the EU of 4.4% of GDP. The deficit was 8% of GDP in 2011 and the new Rajoy government announced cuts and tax increases amounting to 1.5% of GDP. A separate IMF report predicts a 1.7% contraction in GDP of Spain in 2012. Opposition party leader Rubalcalba says Spain should renegotiate its deficit target with the EU in the light of the expected contraction. Spain's prime minister Rajoy hinted he would move in this direction.

Of the 27 nations represented at the EU summit meeting on January 30, 2012, all except Britain and the Czech Republic agreed to the new measures for budgetary discipline. The new fiscal compact will come into effect after 12 eurozone countries have ratified the compact. This prevents one or two countries holding up the agreement. This provides the Merkel government in Germany an agreement on concrete measures for budgetary discipline- evidence of specific action to dissenters inside the Christian Democratic party and in German public opinion- which would enable it to support efforts by the ECB, the IMF and the EU to address the crisis, including the funding of the European Financial Stability Fund. The text of the fiscal compact makes it harder to block sanctions against countries that fail to impose budgetary discipline, while at the same time making allowance for countries with excessive debt such as Italy.

The IMF, ECB, and the EU, are requiring Greece to make cuts to private sector salaries by a reported 25% to bring Greece's wages more in line with a country like Portugal, because of the lower productivity of Greek workers and a way to make Greek goods more competitive. This is one way to accomplish what a devaluation of the drachma would have done when Greece was outside the eurozone. Greece's minimum wage is about $1000 a month- officials from the troika want to see this go down about $750 a month. The difficulty is that consumer prices are higher in Greece, with gasoline at $8 a gallon and other prices higher due to cartels that control the distribution of consumer goods in Greece. Other austerity measures required by the troika as a condition for further aid to Greece are pension cuts and higher taxes on businesses. Labor unions and business leaders pointed out other factors affecting Greece's competitiveness in a letter to prime minister Papademos as they opposed drastic wage cuts- the letter said " competitiveness is affected more by factors like bureaucracy- which is fed by complex regulation, state intervention, the tax system, corruption and antibusiness mentality rather than wage costs."...

Simon Johnson and Peter Boone say not taking forceful action with the large banks- taking them through bankruptcy and restructuring procedures as advocated by senior Federal Reserve officials like Peter Hoenig- will only lead to irreversible damage. The current Geithner-Summers policy being followed by the Obama administration is simply to hope that by fiscal stimulus and economic recovery the banks may be brought to sustained profits and be able to muddle through their financial problems. This Johnson argues is not likely to happen and the cost will be higher debt levels for America, irreversible damage as America faces low debt and financially stronger countries in Asia and sees its position in the world weaken. The muddle through policies for banks of the Obama administration have little prospects in the face of an IMF estimated $275 billion shortfall in capital on balance sheets at large banks (from the IMF Global Financial stability Report). Stress test performed by the consulting firms of Oliver Wyman and Roland Berger used data as of Dec 31, 2011, and a scenario of a 6.5% decline in GDP and a 26.4% fall in housing prices by 2014. An international panel of experts from the Bank of Spain, the Spanish government, the ECB, the IMF, the European Banking Authority and the EC was formed to oversee the consultancies report. A separate more detailed audit of 14 individual banks will be made by Deloitte Touche, Pricewaterhouse Coopers, Ernst & Young, and KPMG International with results by the end of July. The four banks that need capital injections are Bankia, CatalunyaCaixa, NovaCaixaGalicia and Banco de Valencia. The consultancies estimate was for 51-62 billion euros needed according to Oliver Wyman, and 51.8 billion euros needed according to Roland Berger, for recapitalization of Spanish banks by 2014. The issue now is about any remaining questions about additional losses, and whether rescue funds from the EU fund the EFSF should go directly to the banks as favored by the IMF and the government of Spain. This is because of the stress on yields of Spain's 10 year bonds with rescue money going to the Spanish government at the insistence of German chancellor Merkel....

Elelven of twelve Fed Governors support the U.S. Federal Reserve's decision to keep rates low till unemployment falls below 6.5%, as long as inflation remains subdued at 2-2.5% and inflation expectations are low. Only the Fed governor of Richmond expressed a dissenting vote. The Fed in its policy statement said it was addressing the problems of the last three years in housing and joblessness. Charles Evans of the Chicago Fed put it this way in a Sept 2011 speech- suppose the inflation rate was 5% when the target was 2%, then central banksers at the Fed would have acted as if their hair was on fire to tackle inflation, then why shouldn't the Fed do the same for unemployment. He succeeded in convincing Bernanke, Yellen and other Fed governors. Bernanke emphasized the enormous cost in human potential and productive capacity of the U.S. economy from high unemployment and people dropping out of the labor force.

Efforts by Spain's government of prime minister Rajoy to come up with credible estimates about the actual needs for recapitalization of troubled parts of the banking system, and which banks should be closed. Report out in June by consulting firms Oliver Wyman and Roland Berger relies on information from the Bank of Spain. A detailed audit examining the books of the 14 largest banks in Spain will be completed by audit firms by the end of July 2012. Considerable criticism in banking circles in Barcelona and London about the procrastination by Spanish banking authorites in coming up with credible estimates of the actual bad loans and losses in the Spanish banking system. This would improve confidence in financial markets that the problems can be controlled and a way forward planned.

The London based think tank Open Europe says the exposure from Greece puts the ECB's balance sheet at risk. A small 4.25% drop in the value of the ECB's asset holdings could wipe out the whole capital base of the ECB, according to Open Europe. The ECB holds at present 75 billion euros of Portuguese, Greek and Irish bonds on its balance sheet. In the last 12 months the ECB has increased its capital base to 10 billion euros. The decision to buy Spanish and Italian bonds increases the risk. The ECB loses money if the borrowing bank goes bankrupt or the collateral of the borrowing bank loses value. During the negotiations for the eurozone debt deal in July 2011, the ECB obtained guarantees from eurozone governments for the collateral it holds from Greece. This increases the need for the European Financial Stability Facility to take on the role of buying bonds of troubled eurozone countries.

A new anticorruption Lokpal bill is passed in parliament by the ruling Congress party. It does not include the Central Bureau of Investigation under its purview as proposed by Anna Hazare, leader of the protest movement for better governance. Some of the other provisions such as including the prime minister and lower level government officials under the Lokpal were included in the Lokpal bill. Higher inflation in Germany could help rebalance the German economy by increasing imports. German inflation has averaged 1.6% since 1999, compared to 2.0 % for the eurozone. It was 2.3% in December. And after years of wage restraint German unions are increasing the wage demands. IG Metall is looking for a 6.5% wage increase. And interest rates at 1% are quite low for Germany where unemployment is down to 5.5%, according to Eurostat, and employers have to meet higher wage demands. The ECB is aiming at 2% inflation and Germany has a 26% weighting in the calculation of the rate. But as Italy, France and Spain see inflation decline there is room for addditional inflation in Germany before the eurozone goes well above the 2% inflation rate. By freezing wages and improving price competitiveness with German products, other countries could increase exports. Yet the prospects of this making a large difference is limited because German companies are likely to push for wage restraint. The Bundesbank predicts wage increases of 2.4% in 2012. Over time the wage restraint in other eurozone countries and even slightly higher wages in Germany would reverse the trend since 1999 of Germany having much lower inflation, and this could be one of the factors helping in rebalancing....
