The huge risks the misallocated stimulus capital from real estate speculation poses for the Chinese economy. China's government rapidly expanded lending after the 2008 global financial crisis. One estimate is that about 10 trillion yuan in new loans were made in 2009, over twice the amount of 2008, expanding the loan portfolio and money supply by one third. A major problem is vacant homes as Chinese put their money in second homes as an investment. Chinese are not investing in the stock market because of the volatility, and with the low yields in bonds and banks money is going into real estate. According to a Morgan Stanley economist, about 25-30% of private commercial and housing space is vacant. This happens just as middle class Chinese are being priced out of the housing market. Prices went up by 12% in the housing market this year according to the China National Bureau of Statistics. Couples wanting to leave their parent's homes find it difficult to do so. The Europeans led by France and Germany demand stricter regulation and a financial regulatory system that oversees the entire financial system, and oversees all the larger countries. The US in contrast wants to see a lighter regulatory system, and lighter regulation of parts of the financial system like hedge funds. For the USA where the crisis originated, the emphasis is on larger stimulus spending. For the Europeans which have a larger safety net that they would like to see considered as part of their stimulus- and their social arrangement such as reduced hours in Germany to avoid layoffs, and the presence of a large public sector in France that is about 52% of GDP- the situation as they see it does not require breaking the EU's committment to control large deficits. The cultural and historical roots are also different. Germany was hit by hyperinflation in the period between the two wars, and there is thought there that this helped the rise of demagogic leaders and the collapse of democracy there. At that time the issue was war reparations that Germany found difficult to absorb in an economy devastated by the first war, which strained German finances. France and Germany also have no foreclosure crisis, and car sales and consumer spending are not in the deep decline that is seen in the USA. In fact car sales have increased in the two countries with the refunds for scrapping old vehicles, with no such plan in place in the USA. Making there is a credible position on the European side. Germany does see itself hit by the collapse in international trade. Germany and France face the prospect of helping their banking systems deal with the large bad loan situation facing them in Eastern Europe. At the same time Germany and France want to save some firepower for coming to the aid of key parts of the European community like Spain, Greece, and Ireland, which are facing a worsening crisis. In short both sides have credible positions, and some form of accomodation as events unfold may be a better desired outcome than some unified outcome. And little has been said of the position of the other countries in the G20, the emerging countries like Brazil, India, China, Russia, Indonesia, Argentina and others, and the position of the World Bank speaking for the poorest countries. These countries may favor stronger stimulus, and would favor the stricter regulation and supervision of global financial systems favored by the Europeans. This is because they may rightly feel that the messups in the global financial system have stolen their chance, at just the point where they were turning the corner in their efforts at bringing better standards of living to their peoples....

Financial Stability FOrum will be renamed the Financial Stability Board and include 10 additional members, These additional members are from developing countries or emerging markets, including Argentina, Brazil, South Africa, and China. This forum which currently brings together regulators, central bankers and finance ministers from a few wealthy nations, will now reflect the views of emerging countries. It previously only served as aforum for exchanging ideas. Now it will be given the task of drafting the detailsfor global standards for financial institutions, including benchmarks for executive pay and how much risk that financial firms can take on. But there is still some resistance to the idea of getting ideas from different sources and including the benefit of a diversity of experiences and backgrounds, even though some of these countries, have borne the brunt of these recurring economic crises in the past, as have Argentina, Brazil and Mexico. Howard Davies, director of the London School of Economics says that you have to hear out China but objects to taking advice from Argentina, a comment which reveals the insular nature of these forums and boards in the past, with little or no representation from places where a majority of the word's peoples live. As would be expected in the light of that comment, there is resistance to giving China, India, Brazil, Russia, and other large developing countries like Mexico, South Korea, and Saudi Arabia proper representation in the IMF's governing bodies, and having the rules changed so that the head of the IMF and other important staff members could be selected from emerging countries. Each of these countries can bring adifferent perspective to the decisions made at the IMF, as most of them have suffered from these recurring economic crises in the postwar period. Korea and the IMF, and if reflected in the policy making at IMF could help it perform a more constructive role in this crisis. This is also the case with some of the other countries....

How the IMF conditionality has changed in the 2009 global economic crisis. The IMF head, Dominique Strauss-Kahn of France, is aware how sensitive nations around the world have become to the word IMF. So much so that it has even suggested removing the word IMF from loans to get takers. The IMF conditons worsened the S. Korean financial crisis in 1998. See link to this. This time Kahn has advocated that the developed countries of Europe and the USA increase stimulus spending to 2% of GDP.And there are fewer calls for cutting spending in developing countries offered help by the IMF. Pakistan was asked to increase interest rates by 3% but actually increased them by 2% to fight inflation. But to get some idea how the IMF is viewed with suspicion and hostility in many countries one has to listen to comments made. The move for Pakistan was so unpopular in 2008 that Mohsin Khan a top IMF official says he met with agroup of generals to get their backing. Some IMF officials insistend on a 10% rate increase. Something like that would have led to riots in Pakistani cities. IMF loaned Pakistan $7.6 billion. When S. Korea said no to the IMF credit line, Lee Hyoung-ryoul, a Korean Finance Ministry official said that S. Koreans tremble and financial markets turn sensitive whenever they hear the word "IMF." This time Brazil, S. Korea and Mexico, were offered condition free credit lines. But it has found no takers from these three conuntries, so badly is the IMF viewed in developing countries. Even though it appears that Kahn, in the small club of western nation's officials and staff that form the governing body of the IMF, is trying to give the IMF a new image, its just so bad and the views of the old timers at the IMF on spending or interest rates so contrary to the needs of people in the developed and developing countries, that a new generation of people in finance and economics will be needed before real change is established. ...

The risks that China could be stuck in middle income status- plateauing similiar to countries like Mexico in middle income status- grow as China's remains stuck in a state enterprises driven model of growth at the expense of consumers and savers. Japan reached the level of development China is in today in 1970, Taiwan in 1980 and South Korea in 1990. Progress from now on depends on innovation and developing a more open society as shown in the experience of Japan and South Korea, which requires a shift away from most bank lending and funding investment going to state owned enterprises and towards private enterprises and tech startups. The resulting overbuilding has led to a vast misallocation of resources and starving new private enterprises of the large amounts of capital needed. Porter describes the lower level of rural education which has not kept up with the pace of improvement in urban schools, and which poses problems for the future, including a shortage of skilled workers.

This review of Acemoglu and Robinson in the MIT News is relevant to the situation faced today. The two professors at MIT and University of Chicago, have provided two books relevant to today's crises, the first "When Nations Fail" in 2012 about the need for inclusive nations, and the second "The Narrow Corridor" about the importance of the role of individual and society in sustaining democracy. Their point in the first book "When Nations Fail" in 2012 coming after the financial crisis caused by banking excesses stated that the nations fail when they are not inclusive.  In practice it is about " the system being rigged" to favor some groups as the Republican party and Mr. Trump say has happened. The banks and lobbyists, pharmaceutical industry and lobbyists, tech industry and lobbyists, leading to a system where individual and society are pushed into a corner. Social theorist and economists fail to look at things in practice such as profit seeking behaviours and unethical behaviour that goes unchecked, which continued after the financial crisis into the election of 2016, with charges of rigged systems.  This week Germany's DW.com oped pages covered New York with the statement that treatment in New York costs $15,000 for coronavirus infection illness yet many New York residents in the worst affected neighborhoods would find a $500 expense difficult to bear. Early closing of schools to control infection rate was resisted by Mayor De Blasio of New York because many parents depended on schools for lunches for their kids. The situation had been allowed to deteriorate to that level.  In their second book the MIT authors are saying that the role of the individual and society are important to check that of the state (for example if it is perceived as being rigged by the influence of lobbying of legislators and politicians as the Republican party and Mr. Trump have maintained). It is only when it is checked and there is some tension is there the possibility of democracy and democratic processes, say the two MIT authors. In the absence of this the states and elites of politicians and business interests supporting the leaders and their common behaviours, become a perpetual state, in effect a one party rule of two parties with similar behaviours and interests in the state. A situation that allowed the outshoring of American manufacturing and European manufacturing to China including critical infrastructure, essential infrastructure over 2 decades even over the protests of Mr. Lighthizer since 2010. As the twin crises evolved in Europe of austerity policies after banking excesses in Europe, and the migration crisis of migrants coming from North Africa and the wars in the Middle East, a similar situation began to develop in Europe as the political elites entrenched in Germany, France, and Spain faced new voices. The tensions that arose were constructive bringing in the role of society and individual that the MIT authors say are so necessary for the narrow corridor of democratic process to function. New parties emerged in France with Macron's La Republique En Marche, Podemos and Ciudadanos in Spain, and in Germany with the SPD and CDU shrinking till the revival of Merkel for her handling of the pandemic. Coming from an intuitive way born from experience in East Germany, Germany's recent president Joachim Gauck, civil rights activist  came up with the same ideas. He is a Lutheran pastor in former East Germany who struggled against the government of the German Democratic Republic (former communist East Germany) for a role for individual and society against the state. We profiled and quoted him in "The Way Forward"  column in Lyrarc.com. Gauck's point was that  having diverse groups in the conversation is important, not excluding others from outside in the conversation is important. Gauck called  debate "the oxygen of democracy,"  that needed to be maintained.  Genuine democratic process is hard to sustain, it happens only when the role of individual and society is given prominence, so that only a narrow corridor exists for democracy, a narrow space in which can be sustained only if the effort is there, the goodwill is there, and the grace of Divine Providence.  It is fragile and it is critical to sustain.   In this sense the sometimes heated debate in the U.S. and Europe, Asia and Latin America about words such as- austerity, community, solidarity, migration, New York Mayor De Blasio's choice between school lunches and infections, about infrastructure, pharmaceutical prices, infrastructure, outshoring, jobs sent overseas, manufacturing locally, made in USA or made in India or made in France, Atmannirbhar Bharat, misallocation of capital starving health and public services, are all relevant and essential for democracy. This includes the discussion to avoid use of the military in protests in American cities in the middle of a pandemic which just crossed the 2 million mark in cases in the U.S., that was taken up by Defense Secretary Esper. In it lies the hope for democracy and many voices. Der Spiegel recent look at the pandemic how it happened in China, closes with the line- you need more than one voice in society. A constant reminder that many voices be heard, counseling patience, but also that wise choices be made with divine providence.           ...

The current economic expansion in the U.S. in April 2014 is at 58 months from the beginning of recovery in 2009. In this exceptional account Josh Zombrun of WSJ compares the current expansion to previous expansions since 1950, with the views of experts such as Stan Hall of the NBER committee, which studies turning points. This expansion is forecast to go for 90 months into 2016 by the U.S. Federal Reserve, and 102 months into 2017 by the CBO. Sooner or later, says Stan Hall, some adverse unpredictable event takes place that ends the expansion. So far the expansion has been slow and protracted, as predicted by economists Reinhart and Rogoff from previous financial crises in the last century, giving it room to grow as corporate earnings continue to improve. Fed chairwoman's sense of slack in the economy also provides room for employment and incomes to grow in the later stages of the expansion. This is good news for the emerging market economies such as India and China, and for the European Union, faced with slowing growth. So how does this expansion compare with earlier ones. The expansion of the 1991-2001 of the tech boom was 120 months, 1961-1969 of the Sixties 106 months, 1982-1990 of the Reagan era 92 months. The controversial one on shaky foundations is the recent housing boom 2001-2007 of 73 months ending in a huge bust with the 2008 financial crisis. The shorter expansions are the 1975-1980 Post-Vietnam one for 58 months, and the 1970-1973 spurt before the OPEC price surge. Friedman highlights the importance of an interview with President Obama by Atlantic magazine's Jeffrey Goldberg. In this interview Obama gives a thoughtful understanding of what it means if Iran acquires nuclear weapons. The greatest danger is in nuclear proliferation. Obama brings to this an understanding of this issue from the time he focussed on this issue as a student at Columbia University, when he described the risks of nuclear proliferation in the Columbia student newspaper. There is the risk of an escalation in the development of nuclear weapons in the Middle East first, and then elsewhere. And there is the risk that nuclear weapons fall into the wrong hands. The situation would create problems like that faced in North Korea or in the India-Pakistan region, but increased by many times the current dangers. The entire nuclear de-proliferation effort and the efforts to de-nuclearize weapons stockpiles that took decades to accomplish with the Soviet Union could come undone- and it would then be necessary for all countries to invest in advanced technologies for defending against nuclear weapons, setting in motion another arms race. The current situation reminds people that the issues raised by nuclear weapons development will always be with us, and require a worldwide concerted effort, at official and public level, bringing in scientists, public opinion worldwide, and educating the public in all countries of the larger danger to mankind. The issues need to be put in the right context beyond nations and politics, beyond international conflicts and competing interests or ideologies, including Israel, Iran and any other nation looking for nuclear weapons as a solution for conflicts. Shultz, Perry, Kissinger and Nunn after a series of meetings at the Hoover Institution called for the update of the old policies of nuclear deterrance based on mutually assured destruction used with the Soviet Union, to reflect the new threat of terrorism- in an op-ed NYT 3/7/2011. The focus of this effort is on a new Fissile Material Cutoff Treaty, with all nations giving up nuclear material to an international nuclear material bank. Senator Obama strongly supported the efforts of Senators Lugar and Nunn in de-proliferation work after the collapse of the Soviet Union and joined the senators on one of their trips- Broad and Sanger, NYT, 7/5/2009. A major effort to reduce NATO, U.S. and Soviet nuclear weapons is called for to lead by example, providing a framework for other means of settling regional conflicts and educating public opinion in these countries, and moving forward the negotiating of the Fissile Material Cutoff Treaty. In many ways public opinion will have to lead the way in all countries as governments can lag behind- the efforts of Sam Nunn and Dick Lugar and the many unnamed people in the Soviet Union who aided their efforts show the importance of this....

Moody's Investor's Service downgrades China's credit rating to A1 from Aa3. Moody's predicts a slowdown in growth for China. GDP growth for 1st quarter 2017 was 6.9%. Total debt has grown from 149% of gross domestic product in 2008, to 213% in 2013, and is now 253%, according to JP Morgan. The problem is that ever higher levels of credit have supported growth and more of this is coming from the shadow banking sector. Higher levels of debt in future years from the already high levels will weigh heavily on growth, leading to an eventual slowdown in the economy's growth rate.

Renewed warnings about the bubble in housing prices in China. Earlier warnings came from Krugman, Lardy, John Taylor. This one comes from Nomura economists Zhiwei Zhang and Wendy Chen. Could the government's action to curb rising housing prices not be adequate leading to a financial crisis as early as 2014, is the question posed by Zhang and Chen. They cite the rise of housing prices by 84% from 2001 to 2006, before the financial crisis of 2008 in the U.S., using the Case-Shiller housing price index. One problem- the government statistics may have underestimated the extent of the bubble. China's official index shows housing prices rising 113% in major cities from 2004 to 2012. Zhang and Chen say this is much smaller than the actual rise because it includes older, lower quality housing property. They cite an academic paper that adjusts for this and finds prices jumping by 250% in the period 2004 to 2009. Another problem is that China's housing prices growth slows after government action but then resumes the growth, leaving the risk exposure at the high level as before. Because the local governments are tied up in the housing bubble the problem would hit the banking system. About 14.1% of the outstanding bank loans are to local government financing vehicles, and 6.2% to property developers, according to Nomura economists. The declining potential growth rate in China means there is less room for bad loans to be absorbed by hyper growth levels than in the past. Errors in policy can magnify the risk including loosening monetary policy and exacerbating the bubble at the wrong time. In the absence of errors the risks still remain requiring the sale of public assets to bail out local governments and banks. The argument made by Krugman and other economists has been that China is not immune to the risks of a housing bubble going bad, in any way less than Sweden, the U.S., Spain and other countries, requiring bailouts of banks....

France's finance minister Christine Lagarde met with Brazil's finance minister, Guido Mantega, in Brasilia. She gave assurances that as head of the IMF she would go ahead with efforts to give emerging market countries such as China, India and Brazil a greater say in the running of the IMF. She said she would speed up the reviews- that now take place only every five years -on recalculating the weight member countries have in the management of the IMF.

The Russian economy gets an exceptional boost with the behaviour of ruble currency separating from the oil prices. Russia benefits from higher oil prices at the same time as it benefits from a weaker ruble. The ruble has declined 15% since April after more sanctions on Russia. The revenue earned in dollars converts into more rubles for imports and other financing for the Russian economy. At the end of 2017 a barrel of oil brought in 3,835 rubles for Russian sellers, when converted into rubles from U.S. dollars. In October 2018 each barrel brings in 5,262 rubles, an increase of 40%.  Russia deftly managed its emerging market crisis with lower ruble following the crisis in Ukraine by adapting its economy to a lower ruble, lowering imports and using import substitution. Initially Russia split with OPEC and Saudis to produce oil all out, but by 2018 with the Saudi economy hurting and Russia feeling the impact of lower oil prices, an OPEC agreement with Russia has pushed prices higher with production limits. Earlier adaptation by 2016 to the lower ruble, further decline of the ruble in 2018 with sanctions by U.S. for Russian interventions in other countries including the U.S. election meddling, have combined with higher oil prices to strengthen the Russian economy. Russian private and government debt held by foreign investors has fallen since 2016 to 32% in the first quarter, according to Societe Generale. This means Russia is less sensitive to foreign investor exit from the country with political and economic winds changing. Russia's current account surplus increased to $18.3 billion in the first quarter of 2018, up from $14.6 billion in the prior quarter. A weaker ruble has translated into more inflation which reached 5.5% at the end of 2017, above 4% target. Russia's central bank made quarter point increase to 7.5% for the interest rate in September 2017. Overall the management of the emerging market crisis since 2016 as Russia responded to NATO expansion and adopted its own policy is remarkable considering the damage from earlier emerging market crises. Countries such as Argentina, Brazil, and even India are feeling the impact of the current emerging market crisis, each with its own version of the crisis- Argentina with dollar denominated debt, Brazil lacking money in the budget after high pensions, and India with higher energy costs and weaker rupee.   ...
