Michelin managing partner Senard is cautious about the economic outlook. Michelin is very sensitive to forces that affect GDP. He says he sees no pickup activity in the truck business. He isn't confident arecovery is taking hol. Much of what you see in the economic upturn is due to China's economic boom, plus the rebuilding of inventories. Michelin's production is up to 70% of capacity from 30% earlier this year.

The contrarians not just then, but still today, as many economists shrug off facts about the new savings rate and predict a bounce back in 2009. Jeremy Grantham, co-founder of Boston money mangement shop GMO LLC, got the date right, predicting real risk to the financial system in October 2008. He pointed out for years since 2000 that the Fed's moves and the government's fiscal actions (including 2 costly wars) after the 2001 terrorist attacks, had simply postponed "a sensational bust". Its useful to see how these three, Peter Schiff, President of EuroPacific Capital, Bob Rodriguez of the FPA New Income Fund, and Jeremy Grantham agree and where even they disagree, and where the common thread of logic runs. Currency valuations including the US dollar, are the hardest to predict, and the predictions in this regard are also hardest to state for their timing. When separated from the rest of the picture, they give a better sense of what this common thread of logic in most of the crisis picture is. Grantham saw this crisis coming, but its not clear that he sees this running for a long period of a decade. He agrees with Rodriguez and Schiff about another 30% fall in the S&P 500 stock index, but at the same time he predicts over the next 7 years returns in the US stock markets will be 7.5% annually. Rodriguez sees this going on far beyond periods 1 and 2 to periods 3 to 10. And he sees government efforts to jump start the economy leading to some progress and then sputtering out because consumers are turning frugal. The savings rate will grow eventually going up to 10% by 2010. What this means is that as 70% of the US economy depends on consumption spending, and consumption spending has been too deeply damaged to recover in a few years, the downturn will only deepen in 2009 and 2010. This is his central point, and the analysis free of clutter and controversy. Basically he says the policy makers do not fully grasp that the US consumer has turned into a saver, and while the Obama administration puts one foot on the accelerator to stimulate spending, consumers will be pushing on the brakes. Schiff sees difficulties in financing the debt leading to higher interest rates and a serious drop in the value of the dollar. The views on the dollar face a lot of uncertainty as to timing, the relative strength of currencies in countries in Europe which have weak economies (UK, Ireland and Spain), and the rapidly weakening Chinese economy. But the common thread of logic runs through Rodriguez's argument about the savings rate and consumption spending, with debt and the overstretched consumer in the US running through every discussion about a weakening economy. Something much like what is happening to the auto industry because of its extraordinary degree of oversupply (with capacity reaching 94 million vehicles worldwide and demand inflated by the boom years and easy money now deflating) playing out in a few quarters, is likely to happen across the whole economy. In a gradual pattern playing out over a few years, as consumers postpone purchases of retail goods. Already this is showing up in the inventories of electronic goods that is building up. See links. The trading volume on the New York Stock Exchange has seen a jump in the last week from an average of 4.26 billion shares traded daily in 2011, to an average daily volume of 7.31 billion shares in the first ten days of August 2011. Analysts say this reflects market anxiety, trading on conviction now compared to the light trading and a rising market in the earlier part of the year. The jump in volume also looks ominous as individual investors pull back say analysts.

Zweig, Light and Pleven reflect on the experience of the last 5 years in the stock market. Investors who went through severe anxiety for higher investment allocation in stocks in 2009 now feel the opposite for low investment allocation in stocks. What does one make of this, and what have we learned, is the question posed. One lesson is that investors should be wary of relying too much on predictions. At one point predictions of Goldman Sachs and other bank economists was for the S&P at 1250 at the end of 2012, when it was 1421 in April 2012. The eurozone crisis and the sluggish U.S. job growth, debt overhang, were major factors in their assessment. The eurozone recovered faster than expected and the Iranian nuclear crisis risks were reduced through negotiations. QE 1, QE 2, QE 3 by the U.S. Fed under Bernanke provided support to the market. Banks recovered faster than expected with help from the Fed. Another lesson is that this can happen with higher volatility, 900 point drops occured in May 2010 and there were drops in April 2012 and other dates. Zweig gives April 2011 as a date for the start of a 5 month bear market, citing Oct 4, 2011 as another date with the market dropping 21% from the April 2011 peak. Another lesson is that performance statistics can play tricks, a month or a year can make a big difference. If 2013 is not included the statistics look very different, if 5 years go back to Feb 2009 when there was a 11% decline instead of March 2009 when there was a 9% improvement the numbers change quite a bit. Another lesson is that macroeconomic news played a major part in the story of the stock market in 2009-2014 and continues today, with continuing support and vigilance from the U.S. Fed and the ECB. The bad news from the eurozone throughout 2011 and into 2012, and sluggish job markets in the U.S., took a positive turn in 2013. The U.S economy is improving and the eurozone is returning to growth gradually in 2014. Because of different timing in their recovery P/E ratios are higher in the U.S., than in Europe....

What changed asks the Economist between the summer when the stimulus was petering out and analysts sniffed deflation for 2011, and today with the euphoria for stock markets and estimates of 4% growth for 2011? Much of the reason for the change is a second round of quantitiative easing for $600 billon announced by the Fed- buying bonds with newly created money to push down rates and stimulate lending. And the December 2010 compromise for across the board extension of the Bush tax cuts. But even though this improves the prospects for 2011, the situation after that is still in the medium term as treacherous as ever, even more so, says the Economist. High interest rates and shaky business confidence can be fixed with strong stimulus, but households and banks have to work off the excessive debt taken on in the last decade. And this deveraging has years to go. So expect more difficult patches where investor euphoria quickly turns to gloom. One other aspect of the current situation is worrisome. The bipartisan deal for the Bush tax cuts was not real bipartisanship, as each side agreed to the others huge giveaways. Real bipartisanship must mean more painful decisions in spending and taxes. The US government's failure to sort out its finances will continue to cast a shadow over the future of the economy....

Glassman cites Ronald Reagan who once said economists are people who look at things in practice and then see if they can prove this in theory. He co-authored a book on "Dow 36,000" in 1999. What happened and why? He correctly says the Dow is up to 12,000- and this only after Fed chairman Bernanke's $600 billion quanitative easing on top of low to zero interest rate policies after the 2008 crisis- in the 12 years since. So what happened? Glassman says what he did not account for is the huge decline in the prospects for the U.S. economy, with Congressional Budget Office estimates of 2% growth over the next 70 years, compared to the 3.5% growth in the first 50 years of the 20th century. A lot goes go into this, including the debt buildup, the lack of investment in human capital and K-12 education. The other is the huge volatility in stock returns, and the "discontinuous" risks stemming from things like the home price crash, terrorist 9/11 attack and other such developments. He says he is tired of telling investors to hold on in the face of such huge volatility and uncertainty. He advises a cautious strategy, a pull back from stocks to reduce the downside on returns and a smaller allocation to stocks....

Brett Arends cites several factors for his skepticism about the 4th quarter 2010 US stock market rally. Cyclically adjusted price to earnings ratios that are 75% above their average value. A market value for US equities excluding financial stocks, that is within 15% of the October 2007 peak. Fed data that shows nonfinancial corporations have debt of $7.4 trillion at the end of the third quarter 2010, an increase of $250 billion in one year, and up from $5.5 trillion in 2005. This Fed data shows the debt for nonfinancial US corporations is 58% of their net worth, up from 41% five years ago. US consumers are still have the kind of debt burdens they had in 2008, with US households having reduced their debt by only about 3.5%. Arends says the leveraging is through the roof when you add up the debt that government and corporations have run up. Total debt has risen to $36 trillion, up 15% from the fall of 2007. He cites other experts who were right for the last decade who are skeptical this time- Rosenberg at Gluskin Sheff, Albert Edwards at S.G. Securities, John Hussman at Hussman Funds. The latest analysis by Jeremy Grantham at GMO is that large cap US stocks are not likely to beat inflation by much over the next 7 years. Arends has not mentioned global risk indicators such as the asset price bubbles developing in emerging markets, and the sovereign debt restructuring needed in debt burdened countries of the European Union. Analysis by the Economist in year-end 2010 points to the diverging directions of austerity in Europe, spending in the US and asset price bubbles in emerging markets, as a disturbing sign for 2011-2012. Risks in the US that Arends has not mentioned include problems in housing. Nouriel Roubini sees problems in housing in 2011. ...

Zweig points out that P/E multiples fall quickly in the midst of higher uncertainty. Benjamin Graham's "cyclically adjusted" P/E refined by Yale economist Robert Shiller smooths out the top and bottoms of the market by averaging the past 10 years of earnings and incorporating effects of inflation. This "cyclically adjusted" P/E for the U.S. market for the last 50 years is 19.5. The P/E for the market when the S&P 500 was at 1325 in late July 2011 was 22.9, and at the low in the first week of August 2011 of 1167 was 20.2. With the higher uncertainty- as for instance Bank of New York Mellon charging clients to hold cash- the P/E multiples are in a different territory. The P/E dropped to 13.3 in March 2009 after the financial crisis of 2008. Larger macroeconomic trends and uncertainty may have yet to play out and not registered fully in the market indexes. Jeremy Grantham and Jason Zweig share the view that this market has gone up too fast too quickly. Stocks that went down the fastest of companies in industries like finance and banking, insurance and autos, went back up with government support. And many of these companies that have poor earnings prospects are issuing more shares to raise capital now that the credit markets are working, so that they have some cushion if credit markets tighten again. Grantham thinks this dilution of shares spreads future earnings thin over a larger number of shares. Zweig says whatever was garbage has done good, which suggests that what is seen as a recovery in the stock markets is not perceived as a healthy recovery. Grantham's comment that "the junky companies may be diluted to hell just to keep them alive," and Zweig's comment that these "garbage" stocks are hot, but can be expected to sink for precisely that reason, do not offer a reassuring view of this kind of fragile recovery. Companies with stable businesses and stable earnigs prospects haven't done as well as these so called "garbage" businesses to use Zweig's term. Companies like Microsoft, Procter and Gamble and Johnson, and Wal-Mart which have low debt and stable returns. Grantham sees them as offering value in today's market. ...

James Glassman, has published a new book, "Safety Net." In the book he makes an admission that he was wrong in his theory and understanding of the stock market described in his earlier book, "Dow 36,000," published in 1999. That book called for stocks to triple in value in 5 years. Glassman wrote then, at the height of the tech boom, that stocks could immediately double, triple or even quadruple as was happening at that time for tech stocks going public, and they would still not be too expensive. Part of the arguments rely on a definition of risk. Glassman said in his earlier book that stocks and bonds are equally risky in the long run, because stocks had never lost money over the long term and over long periods of time their returns were constant. But Glassman is using a technical definition of risk as how much returns can deviate from the average. What investors face in the real world is a common sense definition of risk, which is- what are the chances you will lose money? This point says Jason Zweig, is clearly stated in Howard Marks coming book, "The Most Important Thing." And what about the point about stocks never losing money, the central point in Glassman's thesis? Here research from Dimson, Marsh and Staunton of London Business School is useful. This research shows that in France from 1912 through 1977, stocks lost money after inflation. The upshot of this is to emphasize the need for looking at risks as real in the real world, where things have changed to the point where the current stock market rally is attributed by the Fed chairman to vigorous efforts to fight a downturn in the economy. For investors these risks are not going away with a sudden surge in stock prices....

The current economic expansion in the U.S. in April 2014 is at 58 months from the beginning of recovery in 2009. In this exceptional account Josh Zombrun of WSJ compares the current expansion to previous expansions since 1950, with the views of experts such as Stan Hall of the NBER committee, which studies turning points. This expansion is forecast to go for 90 months into 2016 by the U.S. Federal Reserve, and 102 months into 2017 by the CBO. Sooner or later, says Stan Hall, some adverse unpredictable event takes place that ends the expansion. So far the expansion has been slow and protracted, as predicted by economists Reinhart and Rogoff from previous financial crises in the last century, giving it room to grow as corporate earnings continue to improve. Fed chairwoman's sense of slack in the economy also provides room for employment and incomes to grow in the later stages of the expansion. This is good news for the emerging market economies such as India and China, and for the European Union, faced with slowing growth. So how does this expansion compare with earlier ones. The expansion of the 1991-2001 of the tech boom was 120 months, 1961-1969 of the Sixties 106 months, 1982-1990 of the Reagan era 92 months. The controversial one on shaky foundations is the recent housing boom 2001-2007 of 73 months ending in a huge bust with the 2008 financial crisis. The shorter expansions are the 1975-1980 Post-Vietnam one for 58 months, and the 1970-1973 spurt before the OPEC price surge. Jack Hough points to other important factors that affect the Dow Jones Industrial Averages and the S&P 500 Index. The quality of earnings, the relationship between wages and corporate earnings, and macroeconomic factors, all affect the level of the indexes. The historical average of wages relative to earnings would leave shares at 24 times earnings says Hough. This would mean a further decline of 40%. As U.S. companies earn more of these profits overseas compared to the past, they could sustain a higher level of earnings relative to wages says Hough, but this may not be the level at which they are today. In Hough's view the earnings numbers are made to look better than they actually are, which should be taken into account. He does not mention macroeconomic factors which add to the volatility, and policy decisions which create higher levels of uncertainty affecting decisions on consumption and investment in the economy.

Ben Inker of Grantham Mayo sees profitability at U.S. companies at a high because of savings in labor costs while consumption has not declined because of government transfer payments and fiscal policy. He sees profits of U.S. companies declining in 2012-2013. This makes the U.S. stocks less likely to perform well in the future, especially the stocks outside of the blue chips which he sees as highly overvalued. A better choice in his view is in Europe and Japan which are undervalued. His funds have 39% in U.S. stocks and most of it in blue chip stocks. His view is that interest rate policy will not have a large effect as the changes will be very gradual, and going from zero percent interest rates to one percent interest rates will not lead to much change in economic activity. From his point of view the largest risk is in shrinking of profits at U.S. companies as the deficit comes down, because today workers are able to maintain consumption because of fiscal policy and companies are able to cut costs. In Europe the austerity cuts are being taken seriously and this will impact profits, so the U.S. will look better in 2012. But value will prevail in the long run as European and Japanese stocks are undervalued and the U.S runup leaves stocks overvalued in terms of future stream of profits....

Two US carrier strike groups and 17 naval ships prepare for joint exercizes with Japan's Self-Defense Forces off Okinawa in the first week of October 2021. In late September a British aircraft carrier group goes through the Taiwan Straits. China has flown aircraft near Taiwan's airspace before. On October 1-5 over a period of 4 days China sends 150 fighter, bombers and other aircraft near Taiwanese airspace. This situation is reminiscent of the situation in 1950-53 during the period of the Korean War when US president Harry Truman sent the Seventh Fleet to the Straits of Taiwan. In 1954 Chinese artillery started the shelling of offshore islands Quemoy and Matsu. This happened again in 1958 under president Eisenhower. At that point the US sent a naval contingent to the Taiwan Straits. The crisis was resolved through talks with China. Eisenhower then setup a joint defense agreement with Taiwan.  Here the Taiwan Defense Minister says China is capable of an invasion of Taiwan in 2021 but "it has to calculate what it would cost and what kind of outcome it would achieve." He also says that after 2025 "it would have lowered the costs and losses to a minimum." As US companies seek expansion in China the situation is changing rapidly in 2021 in the other areas.The US under president Biden sees the wars under previous presidents and the economic policies of not investing in American industrial strength have created risks for America in its role in the world. Biden seeks to restore American industrial strength through massive investments. It has been reported that Taiwan even considers the concentration of world semiconductor industry in Taiwan a way to assure the US dependence on Taiwan for semiconductors would lead to allied economic commitment to Taiwan in addition to defense commitments already given. In a sign of awareness of the distorted situation in semiconductor manufacturing that American companies such as Intel have allowed to happen, including ceding essential technologies in manufacturing semiconductors to other nations, the Biden administration has pushed to reverse these policies giving $52 billion in state aid. President Biden talked to president Xi of China in early September in a 90 minute call. This was aimed at easing hostility between the two countries. During that call the two leaders had agreed to abide by the Taiwan Relations Act, that states Taiwan's status should be resolved through peaceful means. It was passed in the US Congress in 1979 during the period when the US restored diplomatic relations with China. The situation today resembles that in the period after the Korean War into the late 1950's when China under Mao continued shelling of islands under Taiwan from the mainland. This makes the existing supply chains that make the US, Europe and India overly dependent on China,Taiwan, Singapore, for manufactured goods look antiquated and out of place. American companies such as Apple, GM, Black Rock and American financial companies are caught in a bind as they operate as if nothing is happening, when a lot has changed during the coronavirus pandemic. The Biden administration is pursuing its own long term policy for restructuring the supply chain for American industry. ...
