Ireland owes $139 billion to German banks and $132 billion to British banks according to the Bank for International Settlements in Basel, Switzerland. German officials said in Berlin that Deutsche Bank was especially exposed to Ireland. But Deutsche Bank does not say that, it insists the money at risk is $400 million euros, calculated after the use of derivatives to hedge risk. Total gross exposure is not revealed by Deutsche Bank. This makes investors more nervous and promotes the spread of contagion to Greece and Portugal.

Krugman raises questions about the way in which the government of Ireland made the decision to guarante all the debts of its banks. Debts that were incurred during a wild period of reckless speculation in real estate. This speculation ocurred with huge borrowings by Irish banks, mostly from banks in the UK and Germany. One would expect that those who lent the money should have paid attention to the risks, and should now share in the losses. But this is not what happened. He points out that before the speculative boom in real estate Ireland had little public debt. This decision put taxpayers suddenly in a situation where they were responsible for huge bank losses. He says Irelan is in a worse situation than Iceland, because it cannot devalue its currency. Iceland let foreign lenders to its runaway banks pay the price of their poor lending decisions, and he quotes the IMF which says- "private sector bankruptcies have led to a marked decline in external debt."

The deterioration in the Irish banking crisis. An additional 13 billion euros will be needed by Irish banks to pay bad real estate debt, after this round of stress tests in March 2011, according to Ireland's Central Bank. This is on top of the 85 billion euros rescue package after collapse of the banks, and the 10 billion euros given by the EU and the IMF. Some estimates say the cost of the banking bust could reach $140 billion for a country with GDP of $241 billion. Ireland's interest payments on debt are estimated to rise to 13% of government revenues by 2012. Serious calls are being made for bondholders to share in the losses as the crisi escalates. Daniel Gros, Director of the Center of European Policy Studies, says policymakers in Europe saw the experience of Lehman Brothers and do not want to see a repeat of that experience at any cost. The weak banks in Germany and other lender countries are too politically connected in his view to be allowed to fail. German banks hold $62 billion in Irish Greek and Portuguese debt and French banks hold $26 billion. Hypo Real Estate, taken over by the German government, holds $14.5 billion of this debt. Bank assets in Europe are a larger share of the national economies in Europe than in the U.S. making the situation more intractable- In Britain over 3.5 times the economy, Ireland 2.5 times, in Netherlands 4.4 times, in France 3.25 times, in Spain 2 times and in Germany 1.5 times GDP, compared to 60% of GDP in the U.S. After the Irish government decided to guarantee the debt of its banks two years ago, Irish taxpayers are stuck with the entire cost of bad debt at the Irish banks....

Ireland went off the cliff by taking enormous unregulated loans. The banks lent money freely and the regulators simply ignored the bubble that was developing through the last decade. The speculators, developers, bankers and regulators all let the bubble reach astounding proportions. One developer got a $6.3 million loan on a personal guarantee without meeting his banker. One 1000 square foot Dublin carraige house went for 3 million euros in an auction. One of the developers, Simon Kelly, says that everything was funded by the Germans through the European Central Bank. The sale of the Jury's hotel in 2005 resulted in the amazing price of 60 to 70 million euros per acre. Ireland's GDP which was $25 billion in the 1980's, reached $267 billion in 2008. The boom that was initially based on export competitiveness and the low corporate tax rate combined with an educated English speaking workforce, was followed by a speculative boom in real estate financed by Irish banks, where regulators simply looked aside and placed no controls on lending. To get an idea how the government looked at anyone who raised a red flag, look at this quote from Bertie Ahern, prime minister of Ireland from 1997 to 2008, who said at a trade union conference: "sitting on the sidelines cribbing and moaning is a lost opportunity. I don't know how people who engage in that don't commit sucide." And this coming from an Irish politician who helped in arranging the Irish peace accords with the help of Bill Clinton and Tony Blair. The risks of such uncontrolled speculation in real estate was lost on regulators, the government, and politicians. And the bankers stopped paying attention to their loans, with everyone wanting to lend money to 10-15 deveopers who were able to drive the market. The regulator at the central bank simply didn't pay much attention to the reports he received every quarter about the lending. Now the average household in Ireland owes 132,000 to the banks, according to David McWilliams of the Central Bank of Ireland, and unemployment is at 14%. If the Irish had completely lost track of the picture, what about the German and British banks that loaned money to Ireland? Why was money being made so freely available to Ireland. One Irishman says getting a mortgage in those days was like getting cupcakes. With prices haveing reached the stratosphere at 60 million euros an acre, were the European banks also pushing money into Ireland beyond the ability of a small country like Ireland to repay? According to the Bank for International Settlements based in Basel, Switzerland, Ireland owes $139 billion to German banks and $132 billion to British banks. Easy money was also available from US banks for countries such as Argentina which suffered similar crisis in prior decades. Banking crises ocurred in Asian countries in the 1980's. Much of this experience was lost in the manner German, British and other European banks loaned money to countries such as Iceland, Greece, Ireland and Portugal. Faiola points to public opinion in Ireland that shows the recovery in Ireland looks better on paper than it really is. Opinion polls show a large gap between the views of the government and of people in Ireland. EU estimates of growth in GDP of about 1% is inflated by profits of multinational companies such as eBay, Facebook and Google, a large part of which is repatriated. The multinational companies employ only 7% of the workforce. In reality consumer spending, retail sales and bank lending have suffered, and unemployment is at 14%. The feeling in Ireland is that the austerity cuts alone- spending cuts, higher sales and property taxes- with no effort to support growth, will leave the country in this situation for many years. A ruling by Ireland's attorney general that a referendum is required for approval of the new EU agreement on fiscal discipline, means that a referendum wll be held in June 2012. In 2001 and 2008 Ireland rejected EU treaties, only to obtain concessions and approve the treaty in second referendums. This time the referendum is expected to be seen as a vote on the three year agreement reached by Ireland with the EU, the IMF, and ECB in 2010, as its banks were on the verge of collapse in a property bubble. That agreement imposed strict austerity measures. Under the treaty terms only 12 of 17 EU countries have to ratify the treaty. The Socialist candidate in upcoming French presidential elections, Mr. Hollande, has called for renegotiation of the fiscal treaty to include measures to promote growth. For young people in particular, immigration- to Australia, New Zealand, Canada- is looking like an attractive option. For new graduates jobs are scarce, and cuts in university subsidies mean additional out of pocket costs of over $8000 a year with no student loan options....

EU leaders meeting in Brussels agreed on Dec. 12 for a single banking supervisor for large banks in the eurozone. The European Central Bank will act as the supervisor with powers to force banks to raise capital buffers and close banks it considers unsafe. The Federal Reserve, U.S.'s central bank, has similiar powers in the U.S. Germany's finance minister Schauble says the national parliaments would be able to ratify the new supervisor by Feb. 2013, and the new supervisor should be in place by March 2013. Differences between Germany and France on which banks should come under the supervision of the ECB were resolved by giving the ECB resposibility for banks that have over 30 billion euros in assets, are over 20% of a country's GDP, or operate in at least two countries. At least 3 banks in each country in the eurozone would come under ECB supervision. The remaining smaller banks would remain under national supervision as Germany had insisted earlier. The focus now is on coming up with a common resolution authority for winding down failing banks, a function performed by the FDIC in the U.S. These are two of the three major parts of the new European financial architecture to support the euro currency. The third is deposit insurance, which is provided by the FDIC in the U.S. system. It is a major step forward and clears the way for direct recapitalization of banks in Spain and Ireland, two countries affected by having to take on responsibility for failing banks. The UK banks have $222 billion in exposure to Ireland, followed by German banks which have $206 billion in exposure, and the US banks which have $114 billion in exposure. One British bank alone, RBS, has exposure of 54.4 billion pounds.

German banks hold $28 billion euros or $37 billion in Greek bonds according to Barclays Capital using IMF data. This debt is now rated as junk by Standard and Poor's since last week. Just one bank, Hypo Real Estate, now owned by the German government after a bailout has $10.5 billion of Greek bonds. This gives a new twist to what is happening in Greece, with Germany involved through the support its own banks would need if Greece defaulted and these bonds become worthless. Total debt holdings of Portugal, Italy, Ireland, Greece and Spain for example at Hypo Real Estate is $52 billion. France is also heavily involved through its banks. It has $67 billion in holdings, including $9 billion held by the Bank of France, according to Barclays. According to BIS data American banks hold $16.6 billion in Greek debt. Even the healthy large Spanish banks like Santander have their problems, with Santander having $64 billion of assets in Portugal, according to analysts at Nomura in London. In Spain most of the bad debt problems are concentrated in the midsize banks, but if Portugal were to take a hit then the large banks would be affected adversely....

Five rules the editors of the WSJ say should be followed when working on cleaning up the banking system. A clear no, as Krugman and other experts point out is for the government to make the rather imprudent move to take on all the debts of the banks as in Ireland. A second rule is not to underestimate the size of the problem and delay action till the problem gets much worse, when its harder to deal with. ECB president, Mario Draghi, pointed out the problem at Spain's handling of Bankia bank as a clear example, telling the European parliament recently: "There is a first assessment, then a second, a third, a fourth. This is the worst possible wayof doing things. Everyone ends up doing the right thing, but at the highest cost." A third rule is to set clear rules about banks, who gets rescued and who gets closed and why- so that its not left upto the discretion of officials. On this rule Spain's outgoing Zapatero administration gets good marks from WSJ for settting clear rules to the cajas svings banks. A fourth rule applicable to Europe is to first setup the expertise and conditions for a European banking regulator before setting up a banking union and direct injection of funds by the EFSF into banks of individual countries. A fifth rule is to avoid creating even larger mega banks by consolidating failing banks with large banks, and continuing the government's implicit guarantee of the bank because it is "too big to fail" and creates systemic risk- this is the situation after action by the U.S. Federal Reserve, regulators and the U.S. Treasury....

Simon Johnson reminds readers that in October 2008, Johnson, Peter Boone, and James Kwak, suggested that some European countries had given taxpayer-backed pledges to banks that had liabilities larger than their own gross domestic products. Their proposal included creation of a European Stability Fund with at least 2 trillion euros of credit lines guaranteed by all member nations, as well as Switzerland, Sweden, and the U.K., to buy time dealing with underlying insolvency in Ireland and other countries. Simon Johnson, is former chief economist of the IMF. He says the euro-zone only belatedly acted on this advice and the politicians never took responsibility for what they allowed to happen. The runaway financial globalization he says, was allowed to happen by US Treasury officials, but European banks were seriously involved in similar behaviour. These banks became too large relative to their economies, captured their regulators and acted recklessly. Europe's leaders haven't fully faced up to this and keep telling their voters that the problem is entirely because of US banks irresponsible behaviour. Ireland was the extreme example of this. And Johnson provides readers with the names of two books on the subject. David Lynch has "When the Luck of the Irish Ran Out," Fintan O'Toole has "Ship of Fools: How Stupidity and Corruption Killed the Celtic Tiger." Both laying out the intermingling of politicians, bankers and real-estate developers that resulted in the reckless growth and collapse of Ireland. In his own account in Atlantic magazine, May 2009, Johnson compared the US economc boom-bust-bailout cycle to what happened to Argentina, Russia and Indonesia. These were emerging middle class countries with crony capitalism, unsustainable debt and other problems. Johnson says, don't think these problems are limited to emerging markets. Its a global or general occurrence in which powerful people get together to build an economic model that brings growth based on debt. Under public pressure the German government keeps saying there must be burden sharing, that creditors must take losses also. Johnson says Angela Merkel and her colleagues have not thought through what signal this sends to the markets- which is to tell people to get out of Irish banks now. And the big German banks are telling the government they face big losses if Ireland or other European countries default. If the ECB can't pay, and the German taxpayer won't pay, Johnson asks, does the IMF have the resources to tackle Spain? If China offers to recapitalize the IMF with some of its $2.6 trillon in reserves, and becomes the largest shareholder, would the IMF headquarters be moved to Beijing as the Articles of Agreement require for the largest shareholder. ...

The IMF's managing director, Christine Lagarde, pointed to the urgent need to recapitalize European banks in September 2011. European banks face potential losses of 120 billion euros for Belgium, Spain and Italy, 60 billion euros for Greece, 20 billion euros for Ireland and Portugal, and 100 billion euros for other banking exposure, for a total of 300 billion euros, according to the International Monetary Fund. In the absence of recapitalization there could be further damage to EU economies from restricted lending by banks. IMF estimates show that deteriorating credit conditions could damage growth in the eurozone countries by 3.5 percentage points, and in the U.S. by 2.2 percentage points, creating another recession.

This is needed to meet potential losses in UK real estate and in loans to Ireland and Spain. The deputy governor of the Bank of England, Andrew Bailey, says the British banks have half of this in their plans for 2013, and Mervyn King says the problem is very manageable.

John Cochrane provides a no-nonsense assessment of what is happening in the euro-zone financial crisis. He says Americans should stop swallowing all that talk about "contagion" from Ireland. He puts it in plain language- there is no bailout of Ireland, this bailout is about bailing out of German and British banks that made risky loan to Irish banks and the Irish government. And he says that European governments if they choose to bailout German or British banks should do so frankly and openly and not by covering it up as a country bailout. If they did this he fears the governments and the German and British banks would face some serious questioning about their risky bets on Irish debt and the Irish property bubble. The German insistence that debt-holders would have to take a haircut, or losses on the face value of their bonds, has been diluted by the French inserting a provision that this would be after 2013 and on a case by case basis. Cochrane sees the vagueness of a case by case threat as the worst combination possible. He says this relies too much on the assessments of IMF and EU officials. The result would be for big financial institutions to bet on a bailout and to lobby these same officials hard. Cochrane's says the big culprit in the problem facing the euro-zone is short term debt. If Europeans won't let governments default, then they must insist on long-term financing of government debt. It is the short term debt of these countries that creates a crisis atmosphere. If investors become pessimistic about long-term debt, bond prices can go down temporarily without causing damage. The way a crisis happens is bad news develops, and governments having financed with short term debt need new money to pay off old debts. The way to handle this refinancing crisis is to have a large forced exchange of maturing short-term debt for long-term debt, and this is what occurs in "restructuring." And this kind of restructuring ocurred with the Brady plan that helped Latin American economies recover from a debt crisis in the late 1980's and early 1990's. This is the only viable solution, as it will be virtually impossible to bail out all euro-zone countries- Portugal, Spain, Italy and so on. For the US this is an eye opener to get its own financial house in order. US government debt is also tilted to short-term debt maturities, with the majority rolled over every year. and the Fed's quantitative easing will tilt this further to shorter term debt. And in the US, many states and local governments are in serious financial trouble....

David Reilly points out that using the regulatory figures JP Morgan had exposure to Italy of $87.5 billion, to Spain of $57.5 billion, and an exposure of $390 billion for France, Germany and the Netherlands. This is as of Dec. 2011. This is higher than the netted figures given out by the bank. In his chairman's letter Dimon showed bank exposure to Portugal, Ireland, Italy, Greece and Spain of about $15 billion with potential loss in a bad situation of $3 billion. This is if portfolio hedges work. If for some reason they did not work as anticipated, the losses could be much higher.

Many individual Britishers hold accounts in Icelandic banks that went bust and some being propped up by the Icelandic government like the Kaupthing bank and other banks like Icesave. The Britishers individual accounts are worth billions of dollars and the British government has guaranteed that individual British account holders will be compensated fully. To recover some of this money the British government had to seize the assets of British branches of Icelandic banks. How it did this is interesting. Britain used a 2001 antiterrorism law to freeze the British assets of Kaupthing bank. Alistair Darling defended this by saying that Iceland had indicated that it had no intention of paying the British account holders. So now the British Treasury Department's home page lists Iceland as a terrorist state after N. Korea, Sudan, and Al Quaeda. Under European regulations Iceland is obligated to pay 20,000 euros to each individual account holder in Icesave, but that amount would require paying $5 billion at the new collapsed exchange rate or 60% of Iceland's GDP. Iceland's economy has collapsed and interest rate is 18%, krona down 44%. Its foreign minister says the British decision puts Iceland back 30 to 40 years when it was a poor isolated country. No guarantees have been made by the British government to British local governments, universities including Oxford and Cambridge, and charities, that have billions of dollars in Icesave acccounts and this money is lost. ...
