Fiat's 35% stake in Chrysler was obtained not for a cash investment, but mainly in exchange for covering the cost of retooling a Chrysler plant to produce one or more Fiat models to be sold in the US. Fiat would also provide engine and transmission technology to help Chrysler introduce new fuel efficient small cars. This purchase would see the Cerberus 80.1% stake in Chrysler diluted. It would not affect the 19.9% of Chrysler that is owned by Daimler. As part of the Fiat deal Chrysler is supposed to restructure the $9 billion in debt it has on its books. Cerberus may lose billions on the deal, but it faces an even bigger hit if it is forced into Chapter 11 bankruptcy protection or it continues running Chrysler into an even deeper slump in auto sales in 2009. The Fiat deal is the only thing that Chrysler has to show that it should keep the government loan of $4 billion and get additional funds if needed to keep the company runnning. Chrysler did not show any new models at the North American Auto Show in Detroit recently and has practically ceased product development. For Cerberus this is the exit plan and ends any prospect of making the Chrysler deal work. Cerberus acquired Chrysler by mortgaging all of Chryslers plants and assets for a $12 billion loan from a group of banks, JP Morgan, Goldman Sachs, and Citigroup. ...

Fiat announced that it will buy all the U.S. government's shares in Chrysler. This comes a few days after Fiat payed back $1.3 billion to buy an additional 16% of Chrysler, increasing ownership to 46%. Fiat will have a 52% ownership stake in Chrysler after the purchase. By the end of the year Fiat says it expects to own 57% of Chrysler. Under the loan agreement Fiat automatically gets 5% of Chrysler if it begins producing a car rated at 40 miles per gallon. Chrysler earned $116 million in the first quarter of 2011.

The pandemic brings together companies in three countries U.S, Italy and France with the merger of Fiat Chrysler with PSA. Fiat Chrysler is owned by the company Exor owned by the Agnelli family in Italy. PSA is owned by the Peugeot family in France. In addition the government of France and Dongfeng Motors in China have stakes in PSA.  During the 2008-2009 crisis Chrysler merged with Fiat with the help of the Obama administration which pursued a policy of promoting small cars. Instead the merger saved jobs but led to the PR effort for small Fiat cars and the focus on the Jeep Cherokee and SUV's like the Dodge Ram. Today one hardly ever hears about small Fiats from Fiat Chrysler that was the basis for government help on the merger.

The problems for Chrysler may not be as much the culture gap between nationalities, as Daniel Howe of the Detroit News points out, as in other areas. It is not going to be in the union area as the President's auto task force has studied the other risks facing Chrysler, and is aware of the failed effort of United airlines unions to run that airline. In the agreements by which 55% ownership of Chrysler is given to the UAW union, the government leaves the union entirely out of the management of the company, which is left to Fiat. And the UAW seeks to sell off its ownership share at the earliest favorable opportunity. The risk lies in the fact that the new models such as the 40 miles per gallon car Fiat is required to build as one of 3 milestones, each worth an additional 5% stake above the inital 20% stake, will not be built till 2012. Meantime as the President said, Chrysler will have to find ways of staying afloat in a market where it is seeing a 40-50% drop in sales each month this year over 2008, with cars that are "less reliable, less popular, and less fuel efficient than foreign competitors." ...

Chrysler looks the weakest of the big three US automakers. Now that Daimler is out of the picture Chrysler depends on Cerberus for support and financing. And not much of this is there because Cerberus is having problems of its own. The GMAC investment of $12 billion for Cerberus has soured because of subprime loan losses in GMAC. All this is going on while Chrysler looks more like a company in disarray and Daimler does'nt appear to have left it in any good condition, considering that Cerberus finished its acquiistion of Chrysler only 4 months ago, and only now are executives like Mr Nardelli and Jim Press getting familiar with the company, its people and its products. Chrysler will have to come up with new fuel saving technologies but how is it going to fund this is losses in 2008 don't look much better than 2007 as is now expected. With a 15.5 million car year as estimated by industry experts Chrysler looks to lose more sales. Nardelli was shocked to learn that Chrysler was running its plants based on a forecast of 17 million sales in 2008 which goes to show that things are in disarray at Chrsler. The models which lost money on each car sold Pacifica, Magnum and Crossfire should have been discontinued by Daimler a long time ago, but this decision was reached only recently. And a program that was supposed to save $250 million was actually saving only $1 million in parts executives at Chrysler found. Its a difficult environment for engineers to work in especially when on one hand the direction is to improve quality and on the other hand to reduce cost, all in an environment in which no major new investment funding is seen fromCerberus or other sources and the sales outlook doesn't look good at all with competition well financed or better financed and with greater resources....

He said this will offer Fiat the opportunity to gain access to a relevant automotive market. Fiat exited the American market in 1983 after years of poor quality. Chrysler will have $1 billion in free cash flow each year in 2013 and 2014, down from an earlier estimate of $1 billion in 2013 and $3 billion in 2014. This is because Chrysler needs to increase spending to replace aging models. Fiat plans to pay Chrysler $1.27 billon to increase its stake to 46%. This will happen after Chrysler refinances $7.1 billion in U.S. and Canadian debt to pay off government loans. A debt offering is expected in coming weeks. Fiat's Sergio Marchionne sees this as critical to the next step forward for Chrysler- the speedy approval of $3.5 billion or more in low interest loans from the U.S. Department of Energy for projects that increase fuel efficiency. Marchionne would like to leverage as much as he can from DOE as they will be essential to Chrysler's investments in improving the fuel efficiency of its vehicle lineup. Chrysler paid $1.2 billion in interest on its debt in 2010. Much or all of the $1.27 billion from Fiat will be used by Chrysler to reduce government debt. Chrysler will not use any unused funds from the government. Chrysler is also planning to add a revolving line of credit for $2 billion. By the end of 2011 Fiat will add another 5% stake to bring its stake up to 51%, and make it the majority owner. Fiat and Chrysler are operating as an integrated company. Marchionne says it makes little sense to have separate legal entities for Chrysler and Fiat, as the two companies are already developing, building and selling vehicles as one company. On average vehicles sold in December had been on the dealer lots 92 days before being sold, up from 59 days in 2007, according to J.D. Power & Associates. This means higher costs per car, as the fixed costs do't change by that much with lower production. Chrysler may also have steeper sales decline than the other carmakers, because it has fewer small cars in its lineup. Cerberus Capital will lose its entire stake under the plan announced by the Obama administration. And Fiat will be limited to a 20% stake in Chrysler, down from an earlier figure of 30%. And Fiat will have to repay the $6 billion loan that the Obama administration is willing to make before in can take astake in Chrysler of above 49%. Obama administration official confirmaed that the Cerberus 80% equity stake no longer holds value and that the firm's ownership would come to an end. Only if Fiat and Chrysler reach an agreement in 30 days will Treasury invest $6 billion in Chrysler. The task force requires Chrysler to eliminate the "vast majority" of roughly $9 billion in outstanding secured debt. Cerberus acquired Chrysler from Daimler AG in august 2007 when US vehicle sales were 16 million a year, and did this by having Chrysler borrow heavilyusing its plants and property as collateral. $10 billion of secured debt was raised, and $2.5 billion was paid down of it. With prices of gasoline hitting $4 things collapsed. Chrysler sales fell 40%, and Chrysler was loaned $4 billion by Treasury. Now Chrysler has 30 days of working capital from Treasury till it reaches an agreement with Fiat, and before the government provides an additional $6 billion if the agreements as required by the Obama task force are reached....

GMAC under Cerberus 51% ownership is actually restricting credit for purchases of GM cars by insisting on credit scores over 700. To the point that GM is encouraging dealers to look for financing outside GMAC. Not a good state of affairs. Cerberus motivation may be that it wants the rest of GMAC instead of Chrysler and wants GM to give its 49% of GMAC in exchange for Chrysler's merging operations with GM. But anywhere upt half of Chrysler employees could lose their jobs in such a merger because there is no time for long term integration and the costcutting would be immediate. Again a bad state of affairs. And merging a money losing company with another money losing company at the beginning of a deep recession is not the kind of merger that has the chances of some success.

Taking on the Chrysler venture, sensing the timing and balancing the risk with management knowhow, securing the right kind of deal with the U.S. government to reduce risks in 2008, turning Fiat technology in small cars into a saleable asset, and managing the relationship with the Obama administration, separates Marchionne and his team from a management team that would have seen its role in a purely Italian turnaround which would have not lasted. ...

While automakers are trying to stall legislation on higher fuel economy in Congress they are already planning large investments in engine systems that will raise fuel economy. Nardelli states Chrysler's three goals as boosting quality, improving fuel economy, and overseas presence. A $3 billion investment in engine systems is planned by Chrysler with the goal of improving fuel economy. Note that similiar investments are planned by the German companies and some of the new products are to be shown at the upcoming Frankfurt auto show. An Italy based auto analyst for Global Insight consultancy, Pierluigi Bellini, says Marchionne understands how the system works in the US compared to Daimler executives, who had a difficult time understanding and integrating themselves with the Americans at Chrysler. Marchionne has worked in North America, and brings a youthful culture with plenty of creative energy, which could work well with Chrysler. Chrysler is also at the similiar stage that Fiat was in 2004, when Marchionne came in from outside- it is broken and everyone including the Obama administration is looking for a fresh start. In such a situation its easier to tear up the old organization charts and bring in fresh blood, young people with new ideas, and make a fresh start. Wth the government providing the financing, the financial risk is minimized. What remains is the risk in a drastically smaller and rapidly declining market. Here the lack of mass market small cars in the US, may work to the advantage of a European maker with fresh ideas and speed, and popular European small car models, which is what Fiat has at this time. It is quite possible that the idea that Americans do not like small cars may turn out to be not true. The market is changing and the demographics and economic situation is changing dramatically, cost conscious Americans may like to have a popular small car. Americans with larger cars may like to have a less conspicuous, and easy to drive and park car for short city driving, as their second or third car. If a economic recovery does not occur for several years and Americans downscale in everything from homes, appliances, electronics, and cars to what their European and Asian brethren are used to, both from an environmental point of view, and from a practical commonsense point of view of gettting rid of excess and extravagance, size may be sacrificed for convenience and practicality. Smaller cars are well equipped in Europe with all the comforts and electronics so small does not have to be cheap. In short in a growing small car segment, innovative design and speed of development, with quality engineering may be the ticket for Fiat and Chrysler to the American market....
