Krugman draws attention to the statement of the E.U. leaders put out in mid-July, 2011. This statement calls for strong deficit reductions "in all countries except those under a programme" to take place "by 2012 at the latest." He says this is a call for all of Europe to cut spending. Krugman points out that there is nothing to show that the European private sector will be ready to pick up the slack in the next 2 years. He sees a similiar situation playing out with the deep cuts proposed in the U.S. deficit reduction plans being discussed and the unwillingness of the private sector in the U.S. to invest when demand is weak and household debt is high.

Lawrence Summers, former U.S. Secretary of the Treasury, writes on August 2, the day the debt ceiling deal passed the U.S. Congress. His reaction to the deal is one of relief, cynicism and economic anxiety. Relief that the deal does no immediate damage to the economy, which he says is no small achievement. This comes from not denting the U.S. safety net of Medicaid, Social Security and other social programs in the midst of high unemployment. And raising the debt ceiling through 2012 avoids a repeat of the kind of tense negotiations that took place recently. Cynicism because with the revised information from the Commerce Department of 0.4% growth in the first quarter and 1.4% growth in the second quarter of 2011, the new forecast of U.S. budget deficits would be much higher in the years further out. A mere loss of one half percentage point in the annual rate of growth could add $1 trillion dollars to the national debt in 2021. Summers points out that Congress votes annually on discretionary spending and a current Congress cannot control what a future Congress does. Caps and sequester deals can be reformulated in 2013 by a new Congress. This deal says Summers has only confirmed the lower levels of spending already negotiated for 2011 and 2012, even though the estimates show $1 trillion in deficit reduction. For the remaining $1.2 trillion in reductions to be negotiated by the "super-committee" there is no baseline for these cuts- it is not stated whether this baseline is with the Bush high income tax cuts included or excluded. His economic anxiety comes from the low rate of growth in the first half of 2011 which suggest an economy at close to a standstill. He sees a one in three chance of a U.S. recession in the absence of any efforts to spur growth. Martin Feldstein was quoted on television business channels on August 2, saying he sees a 50% chance of the economy slipping back into a recession. Steps Summers advocates are a non-extension of the Bush high-income tax cuts which would add $1 trillion to deficit reduction, some entitlement reform, extension of the payroll tax cut, extension of unemployment insurance, and infrastructure maintenance....

These stories are: the G-20 meeting in South Korea with the goal of rebalancing the world economy, the President's Deficit Commission Report recommending bold steps in changing the tax and spending policies of the US, the criticism of the Fed's decision on $600 billion of quantitative easing, and the renewed concerns about Ireland where severe cuts in public spending have failed to reverse a downward slide.These trading partners prospered by lending Americans the money to consume more than they produce. It was he says a wonderful arrangement while it lasted, because it helped bring millions out of poverty in Asia, while letting Americans enjoy a transitory period of a higher standard of living. This unsustainable arrangement converted the US from world's biggest creditor nation after World War II to the world's bigggest debtor nation. He credits Geithner for coming up with a more convincing and less confrontational way to correct the imbalances by setting limits on the deficits and surpluses of trading nations. He points out that the Chinese have barely budged on the issue of an undervalued currency, the world be damned. And the German and Chinese criticism rings hollow he says, as both countries are the main beneficiaries of the current system. The normal mechanism of correcting imbalances with a floating rate exchange system is hardly relevant, as it is incompatible with state run economy and strategy of export growth of China. Erskine Bowles and Alan Simpson have presented he says a bold deficit reduction plan that is credible, fair, economically sound. Even though it was received with the usual complacency and lack of awareness both in the media and in Congress. The simple reality after all the awfully complicated details and the painful implications is this: Americans have to consume less and produce more, and trading partners have to consume more and produce less. And this shift cannot be pushed into the future as our trading partners would like....

The new conservative administration of Mariano Rajoy is expected to cut spending to reduce the deficit from the 8.1% expected by analysts for 2011, to 3% in 2013. The deep cuts would worsen the unemployment rate of 20%. Spanish banks need recapitalization of 26 billion euros according to the European Banking Authority, about 2.5% of GDP. Spain's 10 year bond yields reached 6.34% on Nov. 15, 2011, close to Italy's 7.10%. With the situation worsening in Greece and Italy, the perception is that there is not much the Rajoy administration can do in the current situation to improve the economy in Spain. The OECD sharply cut its eurozone growth forecast to 0.3% in 2012, well below the 2% growth forecast it put out in May 2011. The U.S. growth forecast was cut to 1.8% from the 3.1% predicted earlier. This has serious implications for the eurozone because it means the worsening of budget deficits in the eurozone, leading to more austerity measures and spending cuts, leading to a downward spiral as this affects growth. The National Association of Realtors reports that sales of previously owned homes dropped by 27.2% from June, to seasonally adjusted annual rate of 3.83 million homes. House prices gained ameasure of stability in 2009, after dropping since 2006. Now that measure of stability may be lost as house prices weaken. The expiry of a home-buyer tax credit was expected to dampen sales but not by this much. Paul Dales of Capital Economics expects a further drop of 5% in house prices. Combine this with sluggish consumer spending and prospects of deflation in 2011, a weak Obama administration HAMP homeowner relief program, fading stimulus and the likelihood of no further stimulus because of deficit fears; and the picture shows serious problems. The underlying picture of housing is not changing. One in four homeowners with mortgages owe more than their house is worth. Banks are handling over 5 million loans that are delinquent, if these loans are modified or short sales are permitted by banks, there would be support for housing prices. The Indian Finance Minister Mukherjee presented his new budget and talked about the new administration's plans for investment and its priorities. The Rural Employment program which guarantees 100 days of work to each indigent family will get an increase in funding to $8.1 billion or 391 billion rupees for this fiscal year. THe goal was set for cutting in half the percentage of the people in India that are poor in five years, which the government measures by calories consumed. The Indian government estimates that 27.5% of Indians were poor in 2005 using this measure. To finance investment government spending will increase 36% and the deficit for the 2009-10 fiscal year will reach an estimated 6.8% of GDP, up from an estimated 6.2% in 2008. Abig part of this spending will be increases in infrastructure spending which will go up from 6% to 9% of GDP by 2014.

Paul Ryan asks President Obama to put forward his plan for deficit reduction the day after the passage of the August 2, 2011 Debt Ceiling and Deficit Reduction bill in Congress. Ryan points out that health care cost increases are on an unsustainable path with costs going up by 8% in 2011 and projected to go up by 8.5% in 2012. The Obama Health Care legislation tries in Ryan's view the same failed bureaucratic efforts of the past to cut health care costs. Without a genuine and sure plan to cut costs the only way to pay for Medicare with new mandates is to increase taxes again and again. He cites the CBO's Long Term Outlook in June that total tax revenues would have to double by 2050 to finance the current rate of spending on Medicare and other programs. Washington Post editorial on the Obama Georgetown speech of April 13, 2009. It questions whether President Obama has the candour and courage to tackle the tough issues of deficit reduction and entitlement reform. New healthcare spending for coverage itself will add to entitlement, and it says some of the savings mentioned by the President are phony or already needed for new spending for the economic recovery and health care. Questions about the true cost of the Obama health care legislation and the assumption that the legislation cuts the deficit by billions of dollars. This WSJ editorial says one has to look at this closely, and not merely look at CBO projections, which may be based in a certain context and not reflect the true costs, especially because many accounting gimmicks and use of numbers to present a particular picture is taking place. The information this editorial cites is that: it uses 10 years of taxes to fund six years of subsidies, Social Security and Medicare revenues are double-counted to the tune of $398 billion, a new program funding long-tem care frontloads taxes but backloads spending, and the assumption of an automatic 25% cut to physician payments that Congress is unwilling to authorize. Rep. Rand Paul has tried to present an alternative view which needs to be studied just as closely, because of the enormous impact of a jump in spending at a time when the public finances are fragile. WSJ also cites the work of Richard Foster, the chief Medicare actuary, as an alternate perspective of how things could turn out, Doug Holtz-Eakin, and Eugene Steuerle. It calls for common sense in evaluating programs, entitlements, defense or other government spending. They not only cost money, but costs escalate over time as history has shown over decades, till they eventually are discovered to be not affordable unless the middle class is willing to dig deeper into its finances to pay for them. Alternate perspectives from a range of informed opinion, Howard Dean, Martin Feldstein, and the head of Harvard's Medical School show that the issue needs to be looked at closely and carefully and cannot be something in which CBO numbers can be trusted to tell the whole story. Especially when common sense, history, and informed opinion across a spectrum of thought advises caution, and fragile public finances also suggest caution. Howard Dean, former Governor of Vermont, says the health care bill is not real reform, and may do more harm than good. He says in a Washington Post article, December 17, 2009, the Obama health care bill does not insert competition into insurance markets, does not significantly reduce costs, and does not improve the delivery and use of health services. It was he says done with a political calculus and crafted for votes not real reform. Jeffrey S. Flier, Dean of the Harvard Medical School, gave the Obama health reform bill an "F" grade, saying in a Nov 18, 2009, WSJ article, that it was disingenuous to call this reform, Congress and the White House were simply deceiving the public. He said the bill will accelerate US health care spending, postpone most of the major health care problems, expecially the ones that drive cost, including the "fee for service" system and delivery of health care. He says in his discussions with economists and other health care leaders the opinion was unanimous that the bill will accelerate health care spending. He cites Massachusetts as an example, where access to care was expanded under the same dysfunctional system, and spending went up, and it doesn't work. Feldstein, who in early 2008 suggested proactive solutions to the mortgage debt crisis which were never adopted, says that the Obama health care law means higher taxes in the long run to pay for the $1 trillion cost of health care for the uninsured group over 10 years. Feldstein says that the Obama plan is to cut Medicare to cut spending, and will reduce the amount of medical services, as reduced spending comes from fewer services, not reducing payments to providers. And he asks if the cost reductions are weighted too heavily towards reduced services and not reduced payments to providers ,would this result in large cuts to services to affect the quality of healthcare for the 85% of the American people who are accustomed to a different pattern of healthcare. ...

France lags behind Germany and other countries in competitiveness. France's share of European exports decreased from 15.6% in 2000 to 12.5% in the first 5 months of 2011, according to Coe-Rexecode, an economics consultancy firm. Germany has used the last decade to lower social spending and state spending, bring wage restraint, and making industry more productive. France has not experienced a similiar process. Competitiveness and growth is needed for France to improve public finances. After the rise in borrowing costs to Italy France's premium over Germany to borrow for 10 years went up to 71 basis points on July 13, it is now at 62 points. France's trade deficit is rising and was 7 billion euros in April and May, according to Societe Generale.

Reflecting the volatile nature of the global economy with systemic risks remaining, impact of sharp cuts in spending, and the danger of oil prices exceeding $150 with a mideast crisis, the IMF provided a wide range of possibilities around its basic forecast. The IMF says it expects the global economy to grow 3.5% in 2012, up 0.2% from a Jan. forecast, and a forecast of 4.1% for 2013. But the IMF says this depends on the eurozone crisis, which could take off 2% from global output and 3.5% from output in the eurozone if things went wrong in Europe. Higher oil prices above $165 with supply disruptions after Iranian sanctions are another danger. Its forecast for Europe is 0.3% contraction in 2012 and 0.9% growth in 2013. Because of the risks in the outlook the IMF cautions countries from cutting spending too quickly, and says the best approach is to reduce deficits gradually over the long term and not to move too fast in the short term. This word of caution applies to Spain, the UK, France and Germany. To maintain enough funding in a crisis the IMF plans to increase its lending capacity from $380 billion by an additional $280 billion, with pledges of $60 billion from Japan, $26 billion from the Nordic countries, and $200 from other eurozone countries. ...

Portugal in 2012-2013 stands as a good case study of what is good and what is bad about austerity measures, about what makes sense and is needed and what does not make sense and is bad both in a fiscal sense and for growth. Patricia Knowsmann does a good job of bringing this out, from the hundreds of stories written about austerity vs growth in the media. During 2011-2012, the elected government of Passos Coelho has supported an EU-IMF-ECB program that reduced wages, raised taxes, privatized state owned companies and changed labor laws that reduced hiring by businesses. During this time the Portuguese have patiently accepted the program compared to other countries and the budget deficit is shrinking from 9.8% in 2010 to an expected 5% in 2012. The unemployment rate has gone up to 15%. Now a new plan by prime minister Coelho in September has created an uproar and sparked popular opposition to the austerity measures threatening what has been achieved in deficit reduction, including the credibility of the austerity program. The plan is to reduce the portion of salaries that employers contribute to the social security system from 23.5% to 18%, in the hope that employers would increase hiring. At the same time it increases the portion of salaries employees pay from 11% to 18%. Coelho was looking at Germany and Slovenia where employees pay more than 20% of salaries to Social Security. What he failed to look at was the situation in Portugal where workers and pensioners have lost about 24% of their income through wage cuts and tax increases. The new plan would reduce incomes even further. Portugal's small business owners expressed strong disapproval for the plan because it would mean a drastic drop in consumer spending. The president of a Portuguese shoe maker, Kyaia, with 600 employees, says it makes no sense to reduce companies contribution if the company can't sell enough shoes to keep its workers. Kyaia has already experienced a 25% decline in demand and its CEO Fortunato Frederico, says he cannot understand how a company can hire workers if demand declines. This impact on consumer demand and sentiment is a fact that policymakers cannot ignore throughout the eurozone as austerity measures are implemented, especially when demand has already declined to an unacceptable point. The move by Coelho ignored a study by Portugal's finance ministry and central bank that showed export businesses may be induced to hire from the savings in contributions, but the businesses serving the domestic market would simply take in the savings. The EU-IMF-ECB recognized this and suggested increasing taxes to pay for the reduction in employer contributions, which would also depress demand by reducing incomes further. Portugal's economy and business is not focussed on exports, small business makes up 97% of Portugal's companies and most of them do not export. The introduction of such a plan gives credibility to the idea that there is a transfer of wealth from workers to business under the austerity programs, which affects the credibility of the entire deficit reduction and competitiveness improvement programs. For Coelho it also means the strong opposition of a minority party in his coalition government and from members of his Social Democratic Party. Large demonstrations were held on Sept 15 in 40 cities in Portugal in the first large scale opposition to further austerity measures and the Coelho social security contribution plan. Capital markets in Europe also see a problem with such plans because it removes the essential element of popular acceptance of deficit reduction plans jeopardizing the entire program. After the failure to win popular acceptance in Greece capital markets see additional risks and failures as one too many for the eurozone. ...

A former chairman of the Council of Economic Advisers, Martin Feldstein, says a recession is likely in the U.S. as interest rates rise. He sees interest rates on 10 year Treasury  notes rising from about 3% to 5%, as the Fed pushes the short term rate from today's 2% to a projected 3.4% in 2020. As short term interest rates go up he sees equity prices reflecting historic P/E ratios for stocks. This would lead to a significant drop in share prices and drop in consumer spending, drop in business investment, and a drop in GDP of 2%. 

Because of huge deficits as publicly held federal debt rises from 75% to 100% by 2020, there is less room for fiscal intervention and help through public spending, and with short term rates at around 3% less room to cut rates. This means, says Feldstein, that a new recession would last longer.

The New York Times editorial says the constitutional option looks better than the recession option, now that huge cuts in spending including Medicare and Social Security are planned in the budget talks between the Republicans and the Obama White House. The Times points to $4 trillion in defict reduction in 10 years, that is being discussed as part of a grand agreement in White House talks. Early warnings that the cost cutting of Musk DOGE was a lot of PR and controversy, where instead Republicans are disciplined and persevering. Could Musk and DOGE controversies have done more harm than good by not having disciplined cost cutting that people respect as needed. One should remember that it is not on party lines- all parties should be disciplined about federal spending to preserve the strength of the US dollar and the economy. Democrat Jimmy Carter in 1976 proposed Planning Programming Budgeting Systems where every year last year's budget is irrelevant, the budget for the new year is built from scratch and offers discipline to avoid unnecessary costs in the budget, items from previous years simply pushing up deficits. PPBS courses were taught at Northwestern Business School and I took it at the time- not offered now. Once a bureaucrat has a budget no matter what his politics he wants to keep it. Democrat Harry Truman in 1940 went on the shipyards and into factories to supervise firsthand the federal spending in the war making hime known for the first time in Congress. Prudence in spending is everyone's responsibility.   ...

Landon Thomas Jr. looks at the situation in Spain and finds it hard not to conclude that austerity policies are not working in the absence of economic growth, and increasing unemployment. Unemployment in Spain is at 24% and growing. Deficit reduction is likely to take longer with the deteriorating economic outlook. Spain's economy minister, Luis de Guindos has announced Spain plans to increase consumer taxes in 2013, including the VAT, which is currently at 18%. This would further depress consumer spending. Bondholders sense dangers from lack of economic growth and competitiveness, as much as they sense dangers from uncontrolled regional spending. As a result investors are leaving Spain. According to analysts at Credit Agricole Cheuvreux in Madrid, 100 billion euros (132 billion) have left Spain, including distress sales- coming from insurance companies, pension and sovereign wealth funds reducing holdings of Spanish bonds.

Ingram says Obama's 2015 budget is more of a wish list for Democrats, because 2015 spending levels are already set and House Republicans will put together their own budget putting forward the Republican views. Obama's budget includes new taxes on busiess and the wealthy to reduce the deficit. Other ideas- raise tobacco taxes to pay for universal pre-K education, a "Fianncial Crisis Responsibility Fee" on big banks, overhaul immigraion laws to increase tax revenues, limit itemized deductions for the rich, force drug companies to give large rebates on Medicare prescriptions. Another proposal is a $56 billion "Opportunity, Growth and Security" Initiative, for spending on early childhood education, job training, and medical research. Britian's Chancellor of the Exchequer, George Osborne, on the economic recovery in Britain. He points to total public spending under control, with it dropping from 45% when the Tories entered government to 36.4% in 2015. He also points to the drop in the unemployment rate and the economic plan to cut the remaining budget deficit and show a surplus. This puts Britain in the best position to spend more on defense, says Osborne. Osborne makes a commitment to spend 2% of national income on defense, and raise Britain's defensive and offensive capabilities. This includes buying 138 F35 aircraft from the U.S. manufactured in the U.S. and Britain, and a fleet of maritime patrol aircraft, increasing cybercapabilities by over 75%. It would be backed up by spending 0.7% of national income on overseas development to back hard power with soft power.

The new Chancellor of the Exchequer in Britain, George Osborne, put forward a new budget that marks a big change from the past. In an effort to cut the budget deficit by $180 billon over 5 years, Osborne announced a cut in spending for the public sector and welfare spending. There will be cuts in the budgets of government departments of 25% by 2015 except for health and international aid. Reduced spending on public housing benefits, disability benefits and other costs in the $285 billion welfare budget is part of this budget. He announced a 2 year wage freeze for public employees, and new medical screeing for persons claiming disability benefits. On the tax side the value added tax on many goods and services goes up from 17.5% to 20%. Capital gains tax goes up to 28%. And overall the proportion of tax increases to spending cuts is 1 : 4. Osborne referred to rich people in Britain "paying less than the people who clean for them" in instituting higher taxes, and he removed entirely 900,000 of the poorest people in Britain from the income tax system.
