President Trump on a three day visit to the UK promised a free trade deal with Britain if it made a decisive break with the European Union. Such a free trade deal could take years, offer small benefits compared to the loss of the much larger trading relationship with the European Union. It would face hurdles in passage through Congress because Democrats controlling the House of Representatives see a decisive break with the European Union including the customs union arrangement as affecting the open border in Ireland risking the hard won peace in Northern Ireland.  Prime Minister Theresa May proposed a withdrawal arrangement that would keep the customs union arrangement but has failed to secure the support of a faction within her Conservative party that favors a decisive break from the EU. Such a break that Mr. Trump and Boris Johnson the leader of this faction -and a favored candidate to succeed prime minister May after her resignation- would reduce Britain's GDP over the next 15 years at the higher end of the range of 0.1% to 9% a year. A decisive break called a no deal Brexit with no arrangements or agreement for withdrawal with the EU, would lead to a loss closer to the 9% estimate. British experts to the EU are about $275 billion or 44% of its total exports compared to about $44 billion to the U.S., according to HMS Customs source, showing how important it is for Britain to maintain a close trading relationship with the European Union. British farmers would also face competition through agricultural imports from the U.S. in a free trade deal. During his visit Mr. Trump also stated the National Health Service, everything would be on the table in a free trade deal with the U.S.  Theresa May responded by saying that the NHS would not be open for negotiation to American corporate involvement. Public sensitivity is high on any change to the National Health Service. The trip of president Trump to London in which he supported Boris Johnson as candidate to succeed Theresa May, with discussions between Trump and Johnson for 20 minutes, and a visit by Nigel Farage to the U.S. embassy, and no meeting with Labour party leader Corbyn, only shows the widening of differences on the issue of British withdrawal from the EU making any deal for withdrawal even less likely. Labour party leader Jeremy Corbyn now favors a second referendum on whether Britain should leave the EU.  ...

Project 2025, originating at the Heritage Foundation, most dangerous idea similar to abolishing Social Security is to consider abolishing the US Federal Reserve. Why? Because the Fed was established to avoid banking panics and setup a sound banking system, a sound economic system. It suggests unravelling solutions that were developed after one hundred years of experience gained by US that has made the period since 1950 the least crisis prone compared to prior to Fed's formation in 1913.  Mr. Trump himself said in 2022 that the Heritage Foundation will "lay the groundwork and detail the plans" for what our movement will do, according to the WSJ report." It has become a matter of huge controversy with plans for outright attacks on the civil service, a blueprint of plans to shut down important government agencies such as the Education Department, Department of Homeland Security, and affect the functioning of the government of the United States in accordance with the Constitution.  The most radical is to change the financial system of the US that evolved from the Great Depression and previous economic crises since 1900 that led to the formation of the US Federal Reserve as the central bank that monitors aspects of the economy such as inflation and unemployment. Project 2025 says consider abolishing the US Federal Reserve and replace it with 'free banking' that does not control interest rates or the supply of money. These are untested ideas but more significant is the fact that it is the US Fed that under different presidents has taken the lead in managing the economy when a crisis happened. President Woodrow Wilson signed into law the founding of the US Fed, and its regional Fed system with a. supervisory board in Washington on Dec 23, 1913. Before the Fed the US currency was printed by individual banks and inflation or the economy could not be controlled. This led to banking panics the last in 2007, with great loss to the working people and families of America. It is unthinkable today that individual banks not the central bank the US Fed would issue US currency dollar banknotes. Yet it is just this kind of radical Barry Goldwater type of idea that is being put forward in Project 2025 that is written for a future administration running the country. ...

Will Detroit automakers be able to respond to a change in consumer preferences and a shift to cars from SUV's and light trucks? Gasoline prices are expected to rise significantly in 2011, and could approach $4 a gallon. The Detroit carmakers are better prepared now than in 2008. The question is are they prepared enough considering that there was a renewed emphasis on light trucks and SUV's in the lineup of Detroit carmakers in 2010, and compared to Asian competitors in the market whose focus is still on cars. To rebound to profitability GM and Ford took advantage of a pickup in SUV and light truck sales. Chrysler benefitted from a revamped Jeep Cherokee. All three Detroit carmakers sold more light trucks and SUV's than cars in 2010, and GM's car sales went down in 2010. By comparison Toyota and Honda sold more cars than SUV's and light trucks in 2010, and Hyundai does not make any light trucks. Toyota brand US sales head, Bob Carter, says as vehicles are becoming more fuel efficient across all sizes he does not expect the impact to be as dramatic as in 2008. The impact of fuel prices is becoming evident at some Toyota dealerships where sales of Prius vehicles are up significantly. In 2007 before a gas price surge SUV and truck sales were at 53% in the US market, they were down to 47% in 2009, and are now back up to 50%....

Daniel Yergin of consultancy firm IHS describes the geopolitical disputes in the Middle East between Russia, Saudi Arabia, and Iran that are leading to likely continued oversupply of oil in 2016, keeping prices in the $30-$40 range. Saudi Arabia is not likely to change its policy of going after market share, Venezuela is affected but lacks a voice in OPEC decisions, Russia continues its policies in Syria and Iraq under the Putin government affecting other Sunni states, and Iran following the lifting of sanctions is likely to ramp up supply to make up for its lost market share- all leading to an extended period of low prices. Turkey's prime minister Erdogan wins a third term. He wins half of the vote and gets 325 seats in parliament. But he fails to get the 330 seats in parliament needed to make changes to the constitution and submit it to a referendum. This also falls short of the 367 absolute majority to get a new constitution adopted by parliament without a referendum. WSJ says the Turkish prime minister appeared to get the message from Turkish voters- any change in the constitution should be done by national consensus and he needs to soften his authoritarian edges. In accepting the results he said: "We'll go to the opposition and we'll seek consultation and consensus. The responsibility has risen and so has our humility." Erogan's party gets credit for managing the economy, increasing exports fourfold in the last ten years and tripling per capita income. This also comes at a critical time in the Middle East as Turkey seeks to provide a role model for Egypt, Libya, Syria, Tunisia, Iraq and other countries in the Middle East becoming free from dictatorial rule and trying to establish democracy....

Dilution of the Volcker Rule by defining "hedging" as covering bank risk on a "portfolio basis," "including aggregate risk of one or more trading desks." The new wording is in a 174 page draft proposal for the rule released by regulatory agencies. The Federal Reserve, the FDIC, the CFTC, the SEC, and the Treasury Department are putting together the final wording. This opens the door for banks to engage in proprietary trading on their own account. Experts say this makes it possible for financial firms to make all kinds of bets on the market, by defining the risk of its portfolio broadly, such as a U.S. recession. Additional changes are the deleting of the requirement that chief executives pledge their firms are not engaging in proprietary trading. Another change that is being debated is whether to require banks to report all trading to a single repository so that regulators can see if there is systemic risk. The result of this would be a watering down of the original Volcker Rule provision in the Dodd-Frank legislation, that banned proprietary trading after the 2008 financial collapse on Wall Street....

Banks claims on other banks in China increased for the financial sector from 25% in 2009 to 43% of total loans. The risk is that many of these claims are credit extended to China's shadow banking system which makes loans to property developers and other high risk borrowers. In this situation the non performing loan ratios released by the large Chinese banks and the core capital adequacy ratios are not a good measure for protection from risk in China's banking system and conceal hidden risks. Bank of China's nonperforming loan ratio fell to 0.94% in June from 1% at the end of 2011, and its core capital adequacy ratio moved from 10.08% to 10.15%. Orlik cites China bank analyst at Fitch, Charlene Chu, abut claims on banks having less regulatory risk weighting and thus concealing risk, which makes capital adequacy ratios inadequate to cope with the amount of real risk in the bank's loan portfolio. Just as happened in Spain after decades long boom and sense of safety in the banking system, problems were lying below the surface and the situation can change rapidly. ...

The CDU convention in Leipzig, Germany passed a compromise resolution that lays the ground for a EU country to voluntarily leave the euro zone and still maintain membership in the European Union. The resolution called for changes to the Lisbon Treaty to allow a euro zone member that is "unable or unwilling to permanently obey the rules connected to the common currency... to voluntarily... leave the euro zone without leaving the European Union." Merkel told delegates that Europe must change the EU treaty to allow for strong automatic sanctions for violations of the monetary union treaty. "We need to send a clear signal. We don't whine; we don't complain. We know instead that we have a job to do." On the issue of voluntary withdrawal from the eurozone, the earlier decision by Merkel and President Sarkozy of France- when prime minister Papandreou of Greece decided to put the issue of membership to a referendum- was to tell Greece that leaving the eurozone would mean leaving the European Union. This CDU resolution provides a basis for Greece to resolve its debt problems outside the euro currency, as experts suggest....

The European Stabilization Mechanism, setup this week will bailout member states but also enforce strict conditionality. This conditionality means coming in and telling a country what it must do in taxes, spending and economic policy as a price for being rescued. This is amajor adjustment to the system setup originally for the euro, which had the European central bank for price stability and the individual states handling their own finances with no bailout provision. With bailouts made part of the system, each country gurantees the others debts in the eurozone. And this comes with strict conditionality. The agreement last week makes a big change to the original Lisbon Treaty, which had no provision for a bailout. Lagarde says it was wishful thinking to think that the euro would work without something more coercive and stronger discipline. Jolis and Carney quote a former German central bank chief Tietmeyer in describing the challenge facing the euro:"it requires the degree of solidarity characteristic of a nation." They cite the violence and protests in countries from Greece to France when austerity policies are implemented on the basis of such discipline....

Nicholas Lardy of the Peterson Institute of Intenational Economics, and author of "Sustaining China's Economic Growth After the Global FInancial Crisis," points to the shortcomings in the World Bank/DRC Report "China: 2030." He says the issues raised by the report have been raised before during the last ten years about scaling back the role of state owned companies in development and growth and the way the government allocates resources. The report does not throw light on the why and what prevents this from happening. The report comes at a time when the risks that were brought up earlier, as Peterson says, are now accentuated and much larger. The share of domestic consumption as part of GDP has fallen, a larger share of real estate development in GDP, a bubble in real estate with the involvement of local governments and state owned companies in the speculative behaviours, and an increase in inequality. The report emphasizes that "the role of the government and its relationship to markets and the private sector needs to change fundamentally." To generate the kind of innovation for sustained development the private sector needs to play a larger role....

This happens at a time of high unemployment in French Alsace and many job openings in German Alsace for German speaking people of Alsace. The debate in France is underway on what things need to change for the French system to work taking into account cultures and different national experience. The sudden change in the prospects for Venezuelan bonds with the sharp drop in oil prices by Dec. 2014. Price of credit default swaps on Venezuela debt show a 61% chance of default in 2015, and a 90% chance of default in the next 5 years. In previous years Venezuela debt was considered safe by emerging market investors because of oil revenues. Venezuela and its state owned oil company, PDVSA, issued a significant amount of debt from 2007 to 2011. Analysts say the debt outstanding for PDVSA and Venezuela is $66 billion. In the short period of a year sharp declines in commodity prices have created a crisis for Venezuela's finances. Fitch Ratings has lowered the credit rating on the bonds to CCC from B. Venezuela's benchmark bonds traded at 46 cents to the dollar on Dec. 19, 2014, after dropping as low as 38 cents. Yields on short dated bonds are above 40%. Problems in Venezuela can create contagion effects for other emerging markets- Russia, Argentina, Turkey, Brazil, India, Indonesia, China- especially with Fed signals about raising rates which lead to capital outflows. ...

The pro-democracy protests in Hong Kong take a new turn as the pro-democracy supporters in the Hong Kong legislature adopt a different strategy. After 14 months of protests and unsuccessfully trying to get the Beijing government to allow free elections without the government vetting candidates, the supporters of free elections have adopted the position that it is better not to change the current system till genuine elections can be held. A vote on the Beijing election plans led to a walkout of 34 legislators supporting Beijing's position, and the remaining 36 legislators voting 28 against the Beijing plan and 8 in favor. Under that plan a pro-Beijing committee would have vetted candidates for free elections depriving voters of free choice. The current system may actually offer more room for voters to make a choice as the election is held for chief executive from 1200 business and political leaders, than the Beijing plan of a few candidates vetted by a pro-Beijing committee. This realization led to the historic vote in the legislature and a sense that staying with the status quo was desirable in the current situation....

This editorial in the NYT points out that the new minimum wage proposed of $10.10 only provides 17 million working age people with about the same purchasing power that the minimum wage in 2013 dollars of $9.40 did in 1968. It also shows how far behind working age people many with small children have fallen behind. The $8 for the minimum wage in New York is now about one third of the $21 average wage in the U.S. in 2014. At $10 it would be about half. Another 11 million Americans slightly above the $10 per hour wage would also see their incomes increase. Even with the increase the incomes would only be $21,000 a year for this group of Americans up from about $15,000, many who are disproportionately women of average 35 years of age struggling to make ends meet. For 5 years the U.S. has seen no increase in the federal minimum wage. 600 American economists have sent a letter to leaders in Congress calling for the change without delay, saying that it would have a "stimulative effect on the economy" through higher consumer spending and spillover effects in jobs created by stimulating demand....

At a meeting of GM engineers and Continental- which manufactured the Cobalt's diagnostic modules on May 15, 2009- the faulty ignition switch defect was confirmed by repeated verification of data from many car crashes. No evidence shows this was shared with senior managers. GM filed for bankruptcy in June 2009, two weeks later, and this could be the reason as the situation could be chaotic in managerial ranks. It was tnot until Oct 29, 2013, when GM officials met with the supplier Delphi that the issue comes up again. Records for the meeting showed clearly the defective switches were made at a Delphi plant from 2004 to late 2006. A part change had led to the defective switch. It is the period between 2009 to 2013 that GM has no answer for, as public opinion increasingly looks to GM for answers on why it took so long to make the recall. At Toyota the footdragging in managerial ranks caused the problems for the recall. At GM the problem simply disappeared at the lower levels as the company went through a bankruptcy and emerged from bankruptcy under new management....

The introduction of a tax on sugary drinks to fight a surging diabetes rate, setup of a universal social security system, unemployment insurance and tax reform by the Nieto administration in Mexico in 2013. Taxes on high income earners will increase from 30% to 32%, a capital gains tax of 10%, and closing of some corporate tax loopholes such as tax consolidation to offset losses in one subsidiary against gains at others, are part of the tax changes. The remarkable aspect of these changes is the Pacto de Mexico signed by the three major political parties, centre left and right, to provide Mexico a new competitiveness for the economy, eliminate monopolistic pricing, introduce testing of teachers in the education system, combat health risks such as diabetes, and the social reform of seting up a social security system that Mexico lacked. Nieto said in a televised address while being flanked by the leaders of three major parties- "the tax reform is a social reform." How times change. A series of acquisitions in the 1990's in a buying spree accounts for a big part of the $4.5 billion in debt of Nortel. Now it is finding it difficult to sell some of these assets including a unit that makes internet related and fiber optic equipment. And the company is declaring bankruptcy to avoid an interest payment of $107 milllion. Even with $2.4 billion in cash that amount is rapidly depleting. Since 2000 the company has gone through several overhauls and 16 rounds of layoffs. Analysts do not expect it to survive and expect it to go into liquidation. Competitors like Cisco have prospered while Nortel declined. The year 2000 when the tech bubble burst was the beginning of the decline of Nortel. Before that Nortel was worth one third of the value of the Toronto Stock Exchange. It traded then at $124.50 Canadian dollars in July 2000, it now trades at 12 Canadian cents. Along the way the company was mired in a accounting scandal leading to criminal charges against 3 former executives. The economic downturn appears to have sealed Nortel's fate. ...

Russia ships nuclear fuel, the uranium fuel rods for the Bushehr nuclear plant in Iran, two weeks after the new US intelligence estimate on Iran, after stalling for some time. The Bushehr plant will be under the inspection supervision and control of the Atomic Energy Agency, and Russia has obtained guarantees that the AEA will be allowed to ensure that the fuel will only be used for the power plant. Note that the U.S. was informed two weeks ago about this, and the U.S. quietly supported the idea now with the idea that it encourages Iran to use nuclear energy for peaceful purposes. What it does is to change the whole picture about Iran as a threat to peace in the Middle East. General Motors lost a third of its value in a single day as the Dow plunged 679 points on Thursday, October 9, 2008. Why? Citigroup Global Markets estimates that GM which needs between $11 billon and $14 billion in cash to run its business, would end next year with $998 million. Citigroup says "very thin even with a $5 billon asset sale execution." And car sales have not yet reflected the economic downturn's impact on unemployment and consumption, and the effect of foreclosures increasing at an accelerating rate on consumption, as well as the impact of loss of savings in a severe drop in value of shares of over 25% in 2008. As conditions depress the global auto market from Europe to China and India to Brazil, so the few bright spots for GM and Ford overseas are fading quickly. Gimme Credit, an independent ratings agency says Ford has "nine to 12 quarters of liquidity". Citigroup estimates Ford would end next year with an "adequate cash surplus of $5.7 billion". But from the standpoint of the deepening economic downturn these numbers could change as sales drop further in 2009 and increase the losses at Ford. ...

This Economist article looks at India-China relations and the Wuhan Summit between prime minister Modi and president Xi Jinping. It sees India's reluctance to follow a containment strategy in an historical light from the period in which India followed a non-alignment policy in the early post independence period under prime minister Nehru. During the period of the Eisenhower administration with Secretary of State John Foster Dulles India adhered to a strict nonalignment policy avoiding choosing sides in the Cold War. As a result U.S. policy tilted towards Pakistan during the Eisenhower administration. A balance was restored under president Kennedy, with Adlai Stevenson a close friend of India.  The short Sino-Indian war of 1962 led to a situation in which the U.S. backed India and improvement of relations. A semblance of non-alignment in foreign relations continued under Nehru's daughter Indira Gandhi. By 1990 with the opening of the Indian economy to foreign investment, the collapse of the Soviet Union, and the integration of China into the global economy, a new period of good bilateral relations with the U.S. and Europe was maintained. In 2017 the potential for a conflict in Doklam, Bhutan revived fears from 1962 in India. In 2018 After the U.S. administration of Donald Trump and Trade Representative Lighthizer imposed trade tariffs on China and restrictions on export of advanced technologies China pursued a policy of conciliatory relations with India. China's relations also improved with Japan and South Korea as the U.S. policy was unanticipated and seen as a significant change that would seriously affect China's economy. India's response was to pursue a policy of good relations with China and the U.S., even as the economies of the U.S. and India were drawn closer in India's pursuit of modernization.  ...

The resignation of U.S. Defense Secretary Mattis comes as a result of Mattis being unable to change plans by president Trump for a withdrawal from both Afghanistan and Syria. WSJ discloses that at a meeting on December 18 at the Pentagon, with John Bolton, White House National Security Advisor, Mike Pompeo, Secretary of State, and John Dunford, chairman Jt. Chiefs of Staff, Mattis could not temper the president's plans. On Thursday December 20th Mr. Mattis decided to resign. He then met Mr. Pompeo and onto the White House to meet president Trump. He and Mr. Trump discussed their contrasting world views in a 45 minute meeting, and Mr. Mattis handed over his resignation letter to Mr. Trump. Military officials were particularrly blindsided by the withdrawal from Syria. U.S. policy has vacillated back and forth in the intervention in Syria with president Obama also hesitant to commit troops in Syria. In the meeting Mattis understood that even a minimal presence in Syria was unacceptable to president Trump who ordered the removal of the 2000 troops there. The withdrawal from Afghanistan was also a result of limited patience with the war there in the 18th year and no sign that the Taliban influence had diminished since the war began- after Trump added 3000 troops to the 14,000 stationed in Afghanistan. The U.S. has 5500 troops in Iraq and there is talk about drawing this number down. The concern for the defense department is that how U.S. allies will see the withdrawal, and their perception of how reliable the U.S. is as a partner. For president Trump the cost is measured in terms of the long period the U.S. was engaged in the region without any tangible results, and U.S. not allies bearing most of the cost.      ...

Senator Schumer calls it a "momentous 24 hours here in the US Congress, a legislative one two punch that you rarely see." Schumer negotiated a major climate change action bill for $369 billion in the Senate, that also covers tax changes to cover costs, and helps cut drug and health care expenses of Americans. The second quarter shows healthy job gains of average 375,000 a month and unemployment at 3.6%. The economy declined by 1.1% but much of this was from a slowdown in home and business construction sectors sensitive to higher interest rates and from higher inventory. Consumer spending increased by 1% during the quarter. The Fed's series of 0.75 percentage points interest rate increases had softened inflation expectations before they get entrenched in the economy. This makes it possible for Democrats to present a message to ordinary Americans that president Biden is getting things done with 2 legislative achievements. A $280 billion bill for investment in the semiconductor industry in the US. And a huge win on climate change with the $269 billion Schumer is negotiating in the US Congress. It is the opposite of what Republicans are saying is Biden's failure to tackle inflation. Appropriately Biden and Schumer are calling this the bill the Inflation Reduction Act of 2022. How did Schumer get this done? After the Ukraine war and EU decision to shut down Russian oil supplies, cut oil and gas use by 15%, and the climate change action inducing fires and floods, there is increasing awareness about climate change action as vital for our future all over the world.
