Moodys Analytics forecasts U.S. unemployment at above 7% at the end of 2013. Part of the reason is the aging population effect and older people dropping out of the workforce, and another reason being businesses have to hire to grow as labor costs have already been cut sharply during the lack of hiring in 2009-2011. The problems in housing with foreclosures, the U.S. deficit, and the eurozone economic crisis will continue to affect the U.S. No mention is made of the effects of a slowdown in China and other emerging markets in addition to the slowdown in the eurozone, as these risks appear to be contained for the timebeing according to Moodys Analytics.

Bernstein Global Research looked into how long it takes to regain losses if one remained fully invested in the market with a diversified portfolio. For the 12 month period starting July 1, 1931, with 67% decline the research showed it took 39 months to be made whole and recover the losses. For the 12 month period starting March 1, 2008, with a 43% decline the research shows it took 22 months to be made whole and recover the losses.

The US needs 100,000 jobs a month just to keep up with population growth. And 7.2 million jobs have been lost since December 2007. Where will the new jobs come from to replace lost jobs in retail, banking auto and other job losing sectors and when, and will some jobs never come back. Global Insight forecast show 8.1% unemployment in 2013, suggesting that jobs needed for population growth and some jobs from the pool of job losses will not be recovered for some years.

In a sign of the low returns in the past year for pension funds, the 896,000 California teacher retirement pension fund CALSTRS, shows returns for year ending June 30, 2016, at 1.3%. Half of the holdings of CALSTRS are in U.S. and global stocks with returns of negative 2.3%. Real estate provided return of 11% but overall the returns were low. Over 10 years the returns of CALSTRS are now at 5.6%. The California Public Employees Retirement System (CALPERS), says its returns on its investments were 0.6% for the past year. With large retirement obligations pension funds in the U.S. face real challenges in this low return environment. Private equity investments of CALSTRS had returns of 2.9%, also lagging behind.

The Commerce Department released revised figures of GDP growth for the first quarter that showed 0.4% annual rate of growth, which was revised from an earlier estimate of 1.9%. This is startling news because of the extent of the decline in this revision. The GDP growth estimate for the second quarter of 2011 is an annual rate of 1.3%. Economists at IHS Global Insight and Capital Economics point to lower growth in the remainder of the year if Congress cuts spending immediately and the prevailing uncertainty leads to businesses holding off on investment. Inflation adjusted consumer spending increased just slightly by 0.1%, as consumers are paying higher prices even if they spend more. The Commerce Department report also shows that the impact on the auto industry from supply chain disruption in the aftermath of the Japanese earthquake was not as bad as expected earlier. This means say analysts that the bounce from auto industry recovery will not help growth in the remainder of the year.

The automobile market in the U.S. showed strong sales for Chrysler, Ford and GM in November 2011. As a result automakers expect to sell 12.7 million vehicles in 2011, 10% higher than 2010. The average age of vehicles in the U.S. is 11 years, and this is leading to more buyers coming into showrooms. Some of this demand was for prickup trucks and SUV's. Ford Explorer sales tripled from the prior year. Ford sold 26% more trucks and 9% less cars compared to the prior year November sales. Sales of Jeeps went up 50%. GM sold 31% more pickup trucks. In the past sales of trucks and SUV's slumped with rising fuel prices and a slower economy.

Richard Portes of the London Business School provides two good reasons why the EU's decision to adopt the French Banking Federation's proposal for rollovers with 10% interest costs is a serious mistake. It doubles the interest costs from 4-6% to 10% with 2% Greek GDP growth and makes debt servicing untenable. Portes says the real Brady Plan from the 1980's included a 35-40% bondholders haircut. Deals of this type have a precedent- in Mexico in 1988 and in Argentina in 2001 such bond exchanges were soon followed by deals that placed bondholder haricuts on creditors. The lesson from Latin America in the 1980's, says Portes, is that the burdens of servicing a debt of such proportions under onerous conditions only extinguishes the enterprise, investment and productive capabilities of the particular country trying to service that debt, making the debt even less serviceable. See the Wall Street Journal's editorial on this deal which it calls "The French Deception." The terms sound like Greek to the editors leaving a sense that French banks are only saying "gimme." The only benefit achieved may be putting off the problem and avoiding contagion to Portugal and Spain. Yet this is not that much of a benefit when one realizes that the problem has not gone away, and is likely to look much worse six or nine months from now....

Binyamin Applebaum cites different experts on how U.S. Fed policy could play out in 2017-2019. He cites Fed governor Dudley that there is increased uncertainty under the Trump administration, and other economists who say that aging population, lack of innovation, and steady growth under the Obama administration with falling unemployment, make it unlikely that growth will jump well above 2%. The Fed's own forecasts are for for under 2% growth in 2017 and 2018, and Applebaum says this is not expected to change by much. Janet Yellen does not see a huge stimulus as a positive, says Applebaum, because it would increase the deficit at the wrong time. He cites Yellen who prefers to see more fiscal space now that unemployment is down to 4.6%. Steady growth in the view of Fed officials has taken up much of the backlog of people looking for work since the 2008 crisis. Yellen sees some fiscal space as desirable with high debt to GDP ratio at 77 percent, so that the government could respond to some adverse event in the future. Basel 2 got its start in 1999 in the midst of the Asian banking crisis. By 2004 financial regulators had come up with a set of rules for Basel 2. The idea was to make banking safer and reduce unsafe lending. It makes lending safer by requiring banks to match the size of their capital cushion to the riskiness of their loans and securities. Because banks are in such a precarious state with amny risky loans and securities the implementation of Basel 2 in the USA in 2009 would mean that the banks have to set aside an even bigger capital cushion and this would mean an even lower lending for capital needs of business than otherwise in a lending environment that is already constrained, thus making the economic conditions worsen. Critics point to this to show their concern that this would be a good thing but at the wrong time leading to a bad result. But Basel 2 is so far along that its likely to be implemented especially since the current crisis is partly a result of extensive leveraging and not enough capital has been set aside to account for higher risk for loans and securities. Basel 2's plus point is that it requires more shareholder capital for riskier loans a bank makes, and its shareholders who are first on the hook in a default protecting depositors and tapayers and creating an incentive to lend with due diligence and carefully. In the current situation though once a credit crisis has started its extremely difficult to get more money from shareholders. European countries have implemented Basel 2 starting in January 2008 and no adverse effects on credit have been seen. But the US credit crisis much worse and is expected to worsen in 2009 so the timing for Basel 2 is sure to cause concern. Regulators can ease up on implementation of Basel 2 if this is the case. Note that these regulatory rulebooks are always a work in progress as for instance Basel 1. Under Basel 1 financial firms were not required to have capital backing up lines of credit if they were for less than 1 year, so banks decided to game the system by issuing short term lines of credit and rolling them over. And banks learned to get the loans off their books so they were not required to have capital to back these loans by securitizing the loans. Basel 2 also uses mark to market acccounting which would put more pressure on securties prices in times of distress. But Stefan Walter of the Federal reserve Bank of New York who is secretary general of the Basel Committee on Banking Supervision says theree are built in stabilizers such as letting banks estimate their risks on average using historical data and lets national regulators use their own judgement as to what is acceptable. Note that a research paper by greenlaw of Morgan stanley Hatzius of Goldman Sachs , Kashyap of the University of Chicago, and Song Shin of Princeton Unicersity, 4 leading economists, released feb 29, states that highly leveraged financial institutions reduce their lending by $10 for every $1 of capital they lose. by this estimate bank lending could be down by as much as $900 billlion from the $90 billion in mortgage loans losses that have been seen. ...

Wessel summarizes the existing thinking of the administration and its critics on ways to prevent the next banking crisis. The Shultz-Mervyn King School which says breakup the largest banks into smaller banks so they are not too big to fail. The Volcker school which says separate utility banking from thre risk taking banking of the trading desks of investment banks. And the Geithner-Frank school of avoiding these tough choices in the face of intense lobbying by the banks by glossing over the problem, their latest proposal suggesting that Treasury collect the bill of abank bailout from the remaining weakened banks in afinancial crisis of the future. But the Geithner -Frank solution still has Treasury, meaning the government footing the bill, as collecting the bailout from remaining banks that are weak in such a financial crisis may not be feasible. and it would further worsen the government's finances, raising questions about these proposals which may amount to doing a little better than nothing. In effect avoiding the tough choices of breaking up the larger banks or separating utility banking from trading desks of investment banks....

Adam Parker, chief equity strategist of Morgan Stanley, sees the Standard and Poor's 500 stock index ending 2012 at 1167. Garry Evans, global head of equity strategy at HSBC, sees the S&P 500 stock index ending 2012 at 1190. This is down from the end of 2011 level of 1257. David Kostin, top equity strategist at Goldman Sachs, sees the S&P at 1250 at the end of 2012. Parker, Evans and Kostin, share concerns about the macroeconomic environment and Europe. Parker also sees weakness in bank earnings contributing to this level in the S&P 500 stock index. Parker view global macroeconomic factors determining 50% of the outcome, with weaknesses not only in Europe but also in China. His predictions for S&P earnings per share are at about $100 for 2012 and $103 for 2013.
