This Journal editorial looks at the reason why Trusts and shadow banking became systemic risks, with trust products growing 7- fold in 2007-2012. It says money tends to find its way where its needed, and without junk bonds as in the U.S. the additional capital needs were being met by Trusts. The lid on interest rates meant individuals turned to the Trusts for higher rates. And the regulators failed to control the systemic risks posed by Trusts with their low transparency and regulatory control.

A new report, "China: 2030," by the World Bank and the Development Research Center (DRC), has major implications for the course of action taken by new Chinese leaders. The limits to China's economic model with the dominant role of state owned companies has been pointed out in the past. It has now reached a point where China must choose to move to a modified model or face the "middle income trap" of countries like Brazil and Mexico, where income levels and growth reaches a certain level and then decelerates suddenly with little warning. The report makes some major recommendations that would modify the current system. It says the state owned companies should be supervised by asset management firms focussed on commercializing these companies, and not supervised by the State-owned Assets Supervision and Administration Commission (SASAC). The asset management firms would restrict the state owned companies on what areas they participate and sell off businesses to make it possible for private companies to compete. Zoellick says- "China needs to restrict the role of the state-owned companies, break up monopolies, diversify ownership and lower entry barriers to private firms." The state owned companies would be required to pay sharply higher dividends to the government which could then be used for social programs. Currently state owned companies invest in land which is sold by local governments for revenue helping fuel the real estate bubble. Significantly, the report had its origins when it was proposed by Mr. Zoellick, head of the World Bank, during a visit to Beijing in Sept 2010. It was supported by Li Keqiang, then vice premier, and now expected to be the new prime minister of China. The World Bank is widely respected by Chinese leaders because of its assistance during the early stages of reform in the 1980's. The DRC reports to China's State Council, a top governmental institution, and the No. 2 person at DRC, Liu He, is a senior advisor to the Politburo Standing Committee. He helped draft the current five year plan and is close to Li and Xi Jinping, the next president of China. The SASAC has opposed these ideas, especially any shift in its personnel selection of management at the state owned companies, which it shares with the Communist party's personnel department. Respected China economists say China faces large risks of a sudden sharp slowdown because the the state owned companies have largely copied foreign technology and have not generated enough technological advances, which will be needed for the next stage of growth. Lower growth rates could worsen problems in China's banking system leading to a crisis. The Conference Board, estimates China's growth at 8% for 2012, slowing to an average annual growth rate of 6.6% from 2013 to 2016. Barry Eichengreen of UC Berkeley, Donghyun Park of the Asian Development Bank, and Kwanho Shin of Korea University, say the annual growth rate will drop by at least 2 percentage points by 2015....

Private sector jobs increased by 176,000, and government jobs showed losses of 11,000. Professional and business services sectors added 73,000 jobs, including 31,000 temporary workers.

Italy's prime minister, Mario Monti, a senior EU official before becoming prime minister, has the credibility and credentials to bring the French and German sides together on a new plan forward for the European Union, says Steven Pearlstein of the Washington Post. In this report from Rome, where leaders of Italy, Spain, France and Germany are meeting to discuss solutions Pearlstein describes the solutions Monti is putting forward. The European Investment Fund would be built up so that it has funding of about $175 billion or 1% of Europe's GDP to finance truly productivity and growth enhancing projects of innovative small and medium sized business in transportation, energy, education and environmental sectors. These companies have suffered shortages of capital as banks pulled bank from lending. It is the inadequate private investment that is causing the greatest damage in this crisis and $175 billion is at the low end of the amount needed in this crisis. Other steps Monti is pushing forward- for immediate steps to tackle the crisis deposit insurance to prevent a run on banks is essential for European banks. This would come with a eurozone regulatory authority that would have the powers to regulate European banks. The European Financial Stability Facility would be the "sovereign buyer of last resort," under Monti's proposal. Eurobonds come up as a key part of the solution. This is not because German and French taxpayers would be required to finance economies of Spain and Italy. As was shown by the U.S. Troubled Asset Relief Program (TARP) a well designed program could pay for itself. This would include the EU financial authority taking up stakes in the banks getting help and closing banks that are insolvent. The key point is that if properly executed and executed in a timely and appropriate way this does not have to cost French and German taxpayers- the important thing being to support the eurozone economies before the situation deteriorates. Borrowing at 6% for Spain and Italy will only put the situation out of control as deficits rise rapidly. The concessions for tighter regulation of European banking systems, reducing risk in banking, setting up adequate reserves, closing poorly run banks, and ceding powers to a European Financial Authority that can make the final decisions, are the steps that would have to go with these arrangements. Sound financial management requires that the kind of banking risks taken in the speculative bubbles in Spain, the lack of transparency and credibility in banking estimates of bad loans in the system, and the glossing over the problems at Bankia, would have to be addressed in solutions through regulation by a credible European Financial Authority to convince skeptical German public opinion that financial accounts are conducted in a proper manner....

About $229 billion, three fourth of Greece's debt, is now held by the European Central Bank, the IMF and the European Commission. This is taxpayer money and the governments are making sure that they get back bailout loans in the form of interest payments. About two thirds of the $177 billion given to Greece as bailout loans since May 2010 actually came back to the ECB, IMF, and the EC, in the form of interest. The ECB is keen on recovering taxpayer money. The money route has been setup with an escrow account in Greece for bailout loans so that interest payments get paid, and this money cannot be used for any other purpose. Banking experts say this is a practice in risk management, and with Greece's poor record in finances the controls have been put in place to recover money the ECB invested in Greek bonds in an effort to calm nervous financial markets and now gets about 10% in annual interest payment. Under earlier debt restructuring for private creditors to Greece a haircut of over 50% on Greek bonds was taken, with the ECB insisting on receiving full payment. If Greece were to repudiate the loans under a new elected government losses would have to be taken by the ECB, IMF, and EC, and by private creditors. The ECB has Greek bonds in the range of $44 billion to $69 billion, and the European Financial Stability Facility $88 billion, by some estimates. Greece's exit from the euro would result in losses on these bonds .for the ECB and the EFSF, ultimately European taxpayers. It would also make the new bonds to private creditors under the restructuring of little value which is why European banks would not favor that outcome. Greece's tax receipts at some point, possibly 2013, would exceed basic operating expenses of the government, at which point a future Greek government might decide to exit the euro and stop interest payments on debt in its best interest....

The Congressional Budget Office says the U.S. is likely to experience "a significant recession" if Congress does not prevent tax increases and spending cuts setup for January 2013. If the Bush era tax cuts expire as scheduled at the end of 2012, these tax increases and spending cuts of $100 billion on military and other programs would reduce the deficit in the fiscal year ending Sept 30, 2013 to $641 billion from the $1.13 trillion level at fiscal year end Sept 30, 2012. The impact would be to reduce the budget deficit from 7.3% of GDP to about 4%. The result- a contraction in GDP by 2.9% in the first half of 2013, and 0.5% for the full year, and unemployment would rise to 9.1% at the end of 2013 from about 8% today. If Congress postpones the tax increases and spending cuts the deficit would be at $1.04 trillion or 6.5% of GDP and unemployment would remain at about 8% at the end of 2013. A 9% unemployment rate with the "fiscal cliff' means 2 million fewer jobs. Romney's plan is to extend all the Bush era tax cuts for 1 more year and no spending cuts till he has a chance to make hs own review on spending cuts in 2013. Obama's plan is for extending all Bush era tax cuts except for those earning more than $250,000- resulting in savings of $2 billion in 2013 and $824 billion in 10 years- and making smaller spending cuts than Romney....

A wide ranging interveiw by New York Times reporters Archibold, Cave and Malkin, with Mexico's President Felipe Calderon. Calderon tells the reporters that Mexico had to be cleaned up and it was upto him to do it. A Pew Research poll shows that only 45% of respondents say Mexico has made progress in the fight against drug cartels, yet 83% support the use of the military against the drug cartels. Calderon's six year term ends in 2012 and the opposition PRI candidate leads in the polls. Calderon is limited to the six year term by term limits. PRI candidate Nieto has a program that is not very different from Calderon's to fight drug gangs. Calderon says he should have taken on the task of buillding up the state and local police forces more aggressively from the very beginning, now that it is clear that corruption and lack of training have diminished their capacity to provide safety. Calderon points to the success in creating jobs, expanding health care, building trustworthy police and judicial institutions, and social programs to fight roots of crime, as achievements of his administration....

Mexico's domestic car market is weak, most of the cars are manufactured for export. From 2000 to 2008 the domestic car market in Brazil grew by 80% to 2.67 million vehicles, and in Argentina by 79% to 610,713 vehicles. Sales went up in 2008 by 14% in Brazil and by 8% in Argentina. Whereas in Mexico domestic sales fell 6.8% during 2008 to 1.03 million vehicles. Sales for 2009 in the domestic market are expected to fall by 20%. And auto exports from Mexico fell dramatically in Jan-Feb 2009 dropping by 52% to 89,242 units over same period last year. Auto exports generate a $15 billion surplus for Mexico so there is concern about this sharp drop. Auto exports rose 3% in 2008 to 1.7 million units, and 79% of 2008 domestic production of 2.1 million units went to exports. One in 74 people were sold a car in Brazil in 2008, and 1 in 66 in Argentina, whereas in Mexico it is one in 107 people. And Mexico's minimum wage of 55 pesos is $3.85 per day, the lowest of the 3 countries. The low paying jobs and poor income distribution in Mexico is a reason for this. Under Nafta Mexico also allows the import of cars from the USA which are over 10 years old. Mexico imported 909,000 vehicles in 2009. To keep the Mexican auto industry from sinking the government is considering assistance to the domestic manufacturers, dealers, and car loan companies, a total of 9.5 billion pesos, as well as sales incentives for buyers. But domestic sales are relatively smaller and the market weak to make up for the huge loss in exports judging by the Jan-Feb 2009 numbers off 52%. A lot is at risk with the domestic car industry generating 24% of manufacturing exports, 16% of manufacturing, and with more than a million workers directly or indirectly associated with the industry. Increasing regulation on Mexico's telephone monopoly of America Movil, and Telmex, part of Carlos Slim's telephone business in Mexico. Mexico's three main parties have agreed to increase regulation on the monopoly to reduce the high charges paid by Mexico's telecom users. Estimates by OECD show Mexicans paying an extra $13 billion a year from 2005 to 2009 because of the monopoly and high prices. The administration of Pena Nieto made controlling telecom and other monopolies an important part of its program. To get an idea of the extent of the monopolistic control - 70 percent of the cellphone market and 65 percent of fixed lines are controlled by companies run by Slim.  AT&T is now a competitor and is helping bring down high cellphone plan prices.
