Spain's borrowing costs increase reaching a high of 7.180% on yields for 10 year Spanish government bonds. There is considerable uncertainty about the bad loans in Spain's banking system and fears that the bad loans could be much larger than previously expected. Consultants hired by the Spanish government of prime minister Mariano Rajoy are expected to report on their findings this week about the extent of bad loans.

Spain's banking officals at the central bank and at the IMF, Jaime Caruana, Rodrigo Rato, and Jose Vinals, failed to exercize proper oversight over the Spanish banking system and did not draw early attention to the problems that were building up. Each time this came up they insisted that everything was under control and Spain's banks were adequately capitalized. In July 2008 when the issue was raised to Mr Caruana at an IMF news confernece he said: " The financial system in Spain is able to cope with that and is properly capitalized."

An account of ECB chairman Mario Draghi's efforts to overcome the opposition of the Bundesbank to unlimited bond purchases by the ECB of sovereign bonds to reduce borrowing rates of Italy and Spain. Draghi argued that it was within the mandate of the ECB because of irrational fears in bond markets that were creating excessive rates for bond yields and not normal behaviour of capital markets, and therefore within the ECB's mandate to maintain financial stability and protect the euro currency. This was supported by finance minister Schauble and German chancellor Merkel over opposition of the Bundesbank and German media on July 23, 2012, when Draghi said of his determination to protect Spain and Italy from excessive yields and of the ECB action: "believe me it will be enough."

Anger in Greece at the austerity measures was evident in the results of the April 2012 elections. The two major parties polled even less than the low poll numbers that they expected. The Socialist Pasok party of former premier Papandreou received only 13% of the vote and not the 15-18% expected, the New Democracy party of Antonio Samaras received only 18.8% and not the 25% expected. As a result the two main parties that have ruled Greece received less than one third of the vote combined. The second largest party after New Democracy is now the Coalition of the Radical Left or Syriza, which received 16.78% of the vote. It is led by young Alexis Tsipras, 38, who has said the bailout treaties witht the EU and the IMF were "not salvation, but a tragedy." Syriza opposes the austerity measures and prefers to exit the eurozone. A extremist far right anti-immigrant party New Dawn received 7% of the vote showing the desperate situation. New Democracy's Samaras tried hard but failed to form a government, and under the Greek constitution each party gets a few days to form a government. The outcome is likely to be new elections in June 2012 and a caretaker government appointed by the president....

About $229 billion, three fourth of Greece's debt, is now held by the European Central Bank, the IMF and the European Commission. This is taxpayer money and the governments are making sure that they get back bailout loans in the form of interest payments. About two thirds of the $177 billion given to Greece as bailout loans since May 2010 actually came back to the ECB, IMF, and the EC, in the form of interest. The ECB is keen on recovering taxpayer money. The money route has been setup with an escrow account in Greece for bailout loans so that interest payments get paid, and this money cannot be used for any other purpose. Banking experts say this is a practice in risk management, and with Greece's poor record in finances the controls have been put in place to recover money the ECB invested in Greek bonds in an effort to calm nervous financial markets and now gets about 10% in annual interest payment. Under earlier debt restructuring for private creditors to Greece a haircut of over 50% on Greek bonds was taken, with the ECB insisting on receiving full payment. If Greece were to repudiate the loans under a new elected government losses would have to be taken by the ECB, IMF, and EC, and by private creditors. The ECB has Greek bonds in the range of $44 billion to $69 billion, and the European Financial Stability Facility $88 billion, by some estimates. Greece's exit from the euro would result in losses on these bonds .for the ECB and the EFSF, ultimately European taxpayers. It would also make the new bonds to private creditors under the restructuring of little value which is why European banks would not favor that outcome. Greece's tax receipts at some point, possibly 2013, would exceed basic operating expenses of the government, at which point a future Greek government might decide to exit the euro and stop interest payments on debt in its best interest....

Greek leader Alexis Tsipras of the Syriza party, the Coalition of the Radical Left, talks to Angelos and Granitsas of the Journal. He says it is in the interests of the European Union to continue funding to Greece, but if the EU stops the funding Greece will stop paying its debt. It will then use the funds going to the debt burden for paying retirees and workers. And it will also tear up the loan agreements signed earlier, and scrap plans for layoff of 150,000 workers in the government services by 2015. He would also reverse measures to lower private sector wages. He also looks favorably on nationalizing banks to better channel lending to where its needed. In his view it will be difficult for Greece either way. Even with funding Greece's GDP is expected to fall 5-7% in 2012, following several years of declining GDP.

The ECB's monetary policy is making its way through the financial system to help homeowners in the eurozone with their mortgages. A large majority of Spain's home mortgages have rates that increase or decrease according to the level of 12 month Euribor, according to Spain's mortgage association. The mortgage rate is normally set by adding about 0.3% to the Euribor 12 month rate. In Italy about half the mortgages have variable rates, most linked to Euribor, according to mortgage broker Mutuionline. The decline in 12 month Euribor rate to 0.187% by April 2015, as a result of the ECB's monetary policy, provides significant relief to mortgage holders during the eurozone economic crisis. This is especially true for Spain with its housing crisis and high unemployment. In Portugal the interest rate on most mortgages is determined by using the monthly average of the 3 month and 6 month Euribor, which are close to zero. Some mortgage holders in Portugal are seeing their mortgage payments cut by about half as a result, providing much needed relief to homeowners with mortgages. This is one way in which the ECB's monetary policy is helping the eruozone recovery in 2015-2016. Spain and Portugal suffer from high unemployment which has led to many homeowners unable to afford their mortgage payments, affecting everything from housing prices to consumer spending and demand in the economy, with severe effect in the period 2011-2014....

WIth India's oil imports at four fifths of the country's oil needs, the depreciation of the Indian currency, the rupee, is especially painful. The rupee exchange rate has declined from 55 per dollar at the end of May 2013 to 64 per dollar in August 2013, a 14% decline. India provides full subsidies and this accounts for a large part of the current account deficit. Government cuts in fuel subsidies to reduce the current account deficit are diluted by the depreciation of the rupee, with a fall of one rupee in the exchange rate equal to 4 months of cuts in subsidies, according to Moody's analyst Vikas Halan.

The MIT Economics Department helped shape the thinking of influential central bank governors, Mervyn King of the Bank of England, Ben Bernanke of the U.S. Federal Reserve, and Mario Draghi of the European Central Bank. Bernanke (1979) and Draghi (1977) received their Ph.D.s in economics from MIT in the late 1970's, with Prof. Stanley Fischer (1973-94) as their advisor. Charles Bean, deputy governor of the Bank of England followed them a few years later. Mervyn King was a visiting professor at MIT (1983-84). King and Bernanke shared an office as professors at MIT. The MIT school came up with a pragmatic and activist approach which argued there was a role for government when markets and the economy stumbled. This followed a period when economists from the universities at Chicago, Minnesota and Rochester were influential, making the case for efficient markets and businesses holding rational future expectations which were ahead of government planners; saying government should play a minimal role. The MIT trained central bankers have made shaping public and market expectations an important part of policy actions. Draghi's July 23, 2012 remark- "Believe me this will be enough," was an effort to shape expectations after the European Central Bank's July 2012 bond buying actions in the eurozone. Germany has a competing version based in Bonn. Germany's former Bundesbank president, Axel Weber, was the tutor at Bonn University for current Bundesbank president, Jens Weidmann. Both Weber and Weidmann supported austerity measures, inflation fighting efforts of former ECB head Claude Trichet, and opposed Draghi's monetary easing and bond buying efforts to reduce excessive yields of Italy and Spain....

The new budget in France is designed around two goals. The first is to take aggressive action to bring the deficit down to 3% by 2013, not a gradual program but one intended to send a strong message to capital markets that France under a Socialist government is dead serious when it comes to the deficit and debt reduction. Every 0.1% increase in France's borrowing rate would mean $260 million going into interest payments on the debt, according to Pierre Muscovici, the finance minister. France's borrowing rate is close to Germany's 1%, and the French are determined to keep it this way. The other goal was stated by Mr. Muscovici: "I don't want a policy of austerity, hitting salaries, weakening the state and turning it into a pauper." The idea being that hitting the common man would mean decline in consumer spending and lower growth and tax revenues that would create the kind of negative spiral facing Spain of declining growth and rising unemployment, worsening deficits, and higher debt payments. The way Muscovici raised the $39 billion- beyond the $9 billion in higher taxes and savings already implemented for 2012- is through $13 billion in new taxes on corporations, and additional $10 billion from new income taxes, including a higher tax rate of 45% on incomes over $193,000. Additional $13 billion will come from a freeze in public spending, so that some ministries take cuts adjusted for inflation keeping the overall budget the same. Spending cuts could come later to balance the budget as growth picks up to 2% in 2014, is the government reasoning, softening the impact. The new budget is well received by German public opinion as showing the resolve of Germany's key partner in the EU. Part of the reason the French are able to get business and people with higher incomes to contribute is that France is unique in that there is a greater consensus than in other countries on the steps needed and a sense that austerity measures targeting the middle class would be counterproductive. The aggressive action with considerations for equity and fairness also gives France the chance for a faster turnaround and avoid the problems plaguing Spain and Italy, which French public opinion and business appears to have grasped and the government's experienced ministers for the economy have successfully presented. ...

A statement by German Finance Minister Schauble that Germany would be able to accept inflation of between 2 and 3% showed the new flexibility of the German position after the election of Hollande in France. Schauble said on April 10, 2012, Germany would find inflation "in the corridor between 2 and 3%" acceptable. The ECB's target is 2%. Earlier the Bundesbank in statements to the German parliament indicated that higher inflation rate in Germany was acceptable if the overall eurozone rate remained near target. This would give other eurozone countries an opportunity to improve competitiveness. Schauble also indicated willingness to accept higher wages in Germany because of years of wage concessions by workers in Germany. France's major parties, unions and industry are in agreement on a plan for reducing wages to avoid layoffs. This gives the normal process of adjustments in free markets a chance to function to restore competitiveness and balance. It also addresses the concerns of workers in Germany who would benefit after a decade of wage concessions, and improve consumption in Germany, as demand for Germany's exports adjusts to a slowdown in the global economy....

A less mentioned and major problem is the low productivity in agriculture, and he points to Japan, Taiwan, and S. Korea where major increases in agricultural productivity preceded successful industrialization. With growing population and continued growth India will be one of the largest economies in the world. The European Banking Authority has lost credibility after two rounds of stress tests by the EBA failed to turn up the problems at Spanish banks that required a $125 billion recapitalization by the EU rescue fund. Now EU officials are turning to the European Central Bank as the eurozone's main banking regulator. The U.S. Federal Reserve is performing this role after the 2008 financial crisis, with the FDIC in charge of bank closures and resolution. ECB president Mari Draghi says, letting the ECB perform supervisory tasks, a decision made at the June 28 EU summit talks, is fully in line with the bank's mandate. Separate decisions will be needed for a bank resolution authority like the FDIC. The ECB will then have to hire hundreds of banking experts to make on site visits to eurozone banks and check their loan books and make independent assessments of bad loans, bank risks, and capital requirements. The important thing is an agency which is free of local and political interference to make the correct evaluations....

Joseph Stiglitz describes policies and programs of the Obama administration that favor banks and avoid a government takeover of over leveraged and badly managed banks in the U.S. President Obama's policy transfers financial assets to banks on highly favorable terms even though some of the banks made bad decisions and highly overleveraged assets creating the 2008 global financial crisis. The policies avoid a government takeover of banks, policies which the U.S. aggressively pushed for in other countries such as S. Korea during the 1997 financial crisis with Rubin, Summers and Geithner at Treasury. These policies would come under strong criticism because it rewarded risk taking and kept in place an incentive system that led to such behaviours- creating "heads I win, tails you lose" psychology. It also delinks the performance-reward relationship that is the basis of free enterprise in western economies. A problem that would be left from the crisis and the Obama administration's response to it is "Too-Big-To-Fail," with banks larger than before. The FDIC and U.S. Fed's plans for banks to have living wills for an orderly windup under Dodd-Frank legislation only goes a part of the way in tackling this problem. In the U.S., and in Britain, France, Germany, Switzerland, the related problem of high bonuses continues into 2014, with RBS bank in Britain one of the egregious examples and highly unpopular with the British public. The lack of similiar government help to homeowners, advocated by Reagan economic advisor Martin Feldstein and FDIC chairwoman Sheila Bair from the beginnings of the crisis stands in sharp contrast to the response of the Obama administration.
