Lawyers Buchheit and and Gulati help Greece design a legal agreement that writes in a new collective action clause. The collective action clause ensures a 95% participation for the bond restructuring deal Greece is doing in March 2012 to cut its debt to sustainable levels. A similiar deal could be designed for Portugal says Mitu Gulati, a law professor at Duke University. Because Greece's bonds are written under Greek law, writing in a new collective action clause is a legal mechanism for achieving a meaningful debt reduction and bond restructuring deal- this is something Gulati and Buchheit figured out because of their expertise in this field. A joint paper by Buchheit and Gulati in 2010, first explored the way in which private bondholders of Greek bonds who reject a bond debt restructuring could be forced to accept the same losses as other investors who accepted the deal. They are now advisors to the government of Greece. In early 2011 there was serious discussion that the Brady Bonds debt restructuring for Latin American debt of Argentina, Mexico and Brazil of the 1980's, under which private investors traded in their old bonds for new bonds with longer duration at reduced interest rates and lower value- reflecting voluntary losses accepted by bondholders- was the approach needed for Greece, Portugal, Ireland and other eurozone countries. Then U.S. Treasury Secretary Nicholas Brady took the lead- in Landon Thomas Jr., NYT, 11/30/2010. Bondholders held out throughout this period, with Charles Dallara, one of the architects of the Brady bonds restructuring, hired by European banks to negotiate on their behalf. It was only when German Chancellor Merkel delivered an ultimatum by telling Dallara "this is the last offer," during a late night meeting on Oct. 27, 2011, at EU headquarters in Brussels, was an agreement reached on serious debt reduction- in Walker, Forelle, Meichtry, WSJ, 12/30/2011. The high cost of fines is likely to affect recapitalization of UK banks. Fines for Libor-rigging and compensations for customers on Payment Protection Insurance may cost the UK banking industry about 20 billion pounds, says Nixon. Other fines such as the $1.9 billion fine for money laundering activities of HSBC have to be added to this. This means less money for meeting stronger capital requirements and for lending to business and households. Higher compliance costs will mean higher costs in future years. HSBC estimates of the anti money laundering systems are about $990 million a year. The Bank of England has raised concerns about the need for additional capital to safeguard British banks.

A behind the scenes account of the chain of events after the meeting of French President Sarkozy and German Chancellor Merkel at the seaside resort of Deauville, France, on October 18, 2010. Based on interviews with EU officials this account shows how these events are leading to closer union of the 16 nations of the European Union. At the seaside meeting Sarkozy met privately with Merkel. Merkel offered to take back the German demand for automatic penalties for nations failing debt guidelines. She insisted that bondholders should bear losses if a member nation of the EU defaults. The French president agreed to accept the German condition knowing that Germany was reluctant to support the bailout fund beyond 2013, and German public opinion was souring on the bailout. The European Central Bank president, Trichet, was furious that the two leaders were undercutting his efforts to create confidence in the euro. Trichet told Sarkozy, he must not understand how serious the situation was. Sarkozy told Trichet, "you must be talking to the bankers," "we are responsible to the citizens." Weeks of negotiating between the ECB and the Irish government followed, leading to the bailout of Ireland. The contagion effects on Portugal and Spain created more tensions for the euro. Merkel softened the German position and the EU leaders meeting in December 2010 moved in the direction of a closer union. Bondholders would still take losses but only if one of the EU member states were to become insolvent. And after months of discussion and debate the EU leaders realized that the only way forward for the European experiment was to build a closer financial union. Banking regulation in the U.S. after the Dodd-Frank legislation differs from banking regulation rules proposed by the Independent Commission on Banking in Britain. Britain has a much bigger financial sector relative to the size of its economy than the U.S., posing larger systemic risks. The commission in Britain is proposing structural changes that would separate investment banking from deposit taking at banks. Banks would have separate balance sheets for these two activities- and operate them as separate subsidiaries- even though they are part of one holding company. This means it would be harder to raise money cheaply for risktaking in investment banking. Under the Volcker Rule in the U.S., banks investment banking and deposit taking would not be separated in a structural separation- there would still be one balance sheet- only banks ability to trade with their own capital and run hedge funds would be constrained. Some banks have spun off trading operations in the U.S. and the the rules banks have to follow have not been clearly defined. Too big to fail is still a problem under current American regulation, though its effects are mitigated to some extent. As one expert puts it, its hard to regulate the banks because too much money is involved and the banks have the money and the lawyers to prevent or dilute new rules. The argument made by the banks in Britain is that universal international banking provides a public benefit and efficiencies. But John Vickers, the former chief economist of the Bank of England, and chairman of the Independent Commission on Banking, has a different view. He said recently, "it seems quite hard to identify and quantify real efficiencies as distinct from purely private gains."...

As Mr. Maliki resigns from the premiership in Iraq, a former aide says of his eight years as prime minister that Maliki never battled to preserve the state, only to preserve his own premiership. And other colleagues says he thrived on demonizing the Sunnis and the regular crises under his leadership. The new prime minister Mr. Abadi is also from the same Shiite Dawa party that Maliki belonged to, and it is not clear how is leadership will turn out. The final push for Maliki's ouster came from Ayatollah Sistani of Iran. The U.S. and western allies also pushed for a new leader. The use of sectarian Shiite militias by Maliki to fight the Sunni insurgents from ISIS in 2014 further aggravated Iraq's religious divide.

Corruption in the administration and weakness in the Iraqi army combined with alienation of Sunnis to create an opening for a militant group Islamic State in Syria and Iraq. As Iraqi units disintegrated Mosul fell, leading to a worsening of the refugee crisis in Syria and Iraq, increasing the flood of refugees to Europe, and the series of terrorist incidents in Paris, Berlin, London, rise of right wing groups in the European Union, in a chain reaction. The failure of the Obama administration to setup a "no fly zone" in Syria simply compounded the crisis into what it is today. At the root of the crisis - the failed efforts to reconcile Sunnis and Shiites in Iraq, and the sectarian conflicts in the region as a whole stretching from Saudi Arabia and Egypt to Iran.     ...

Experts say there may not be much difference whether a voluntary deal is reached between Greece and the Institute of International Finance or a deal is forced on private bondholders by Greece for the 93% of Greek bonds that are based on Greek laws. Most of the large banks that hold Greek bonds will be subject to persuasion by European authorites (EU, ECB) to accept the deal offered by Greece that brings debt down to 120% of GDP by 2020. The remaining holdouts are the hedge funds that will want to opt out of a voluntary arrangement anyway, because a forced deal by Greece would allow them to collect payments on their credit default swaps. Adam Lerrick, an expert on sovereign debt restructurings, says the hedge funds and other private bondholders are framing the discussion into one of a voluntary agreement that is orderly and an involuntary agreement that is disorderly, as a tactic to scare the European authorites (the EU, ECB) and Greece. He says not only can forced restructurings be orderly, but in this case the improved prospects for Greece with serious debt reduction would lead to a ratings upgrade for Greece. Some hedge funds have said they will sue if forced into the deal. Michael Waibel, at the Lauerpacht Centre for International Law at Cambridge University, says the case would first go to Greek courts where it would be received without much sympathy, and then to the European Court of Human Rights. Only the small number of bonds under Swiss and English law with pari passu clauses insisting on equal treatment of bondholders have any prospects, and even then legal enforcement of any awards is uncertain as shown in the case of Argentina. The 93% of bonds under Greek law have no such clauses and this gives Greece the option for special treatment of bonds held by the ECB....

Viviane Reding, vice president of the European Commission, provides a five point proposal to strengthen the European Union and take the steps to a closer political union. She says the Maastricht Treaty does not provide the strong foundation the European Union needs and the steps are already underway to change this. The fiscal compact for financial discipline in the eurozone that all members of the eurozone agreed to is one such step. Other steps remain for a closer union and she suggests the time is now for an open debate inside the EU countries about what people want to see the EU become by 2020. As a timetable a treaty on political union could be ratified between 2016 and 2019, with it going into effect once two thirds of the countries have approved it with referendums. Countries would have the opton of political union or staying in a close form of association but not union.

Reflecting the volatile nature of the global economy with systemic risks remaining, impact of sharp cuts in spending, and the danger of oil prices exceeding $150 with a mideast crisis, the IMF provided a wide range of possibilities around its basic forecast. The IMF says it expects the global economy to grow 3.5% in 2012, up 0.2% from a Jan. forecast, and a forecast of 4.1% for 2013. But the IMF says this depends on the eurozone crisis, which could take off 2% from global output and 3.5% from output in the eurozone if things went wrong in Europe. Higher oil prices above $165 with supply disruptions after Iranian sanctions are another danger. Its forecast for Europe is 0.3% contraction in 2012 and 0.9% growth in 2013. Because of the risks in the outlook the IMF cautions countries from cutting spending too quickly, and says the best approach is to reduce deficits gradually over the long term and not to move too fast in the short term. This word of caution applies to Spain, the UK, France and Germany. To maintain enough funding in a crisis the IMF plans to increase its lending capacity from $380 billion by an additional $280 billion, with pledges of $60 billion from Japan, $26 billion from the Nordic countries, and $200 from other eurozone countries. ...
