Italy's prime minister, Mario Monti put it best when he said in a speech in Brussels in April 2012: "If a country becomes more productive and competitive, but there is no demand for its products domestically or around it, growth will not materialize." There is a new shift in opinion towards a balance of fiscal discipline with growth measures to get Europe back on track. The feeling in different parts of Europe is that the German view of austerity alone will not work for Europe. And the view is coming from the far right to the far left, from Marie Le Pen, far right presidential candidate in France, to the far right leader whose move to withdraw support to the government in Netherlands on the issue of austerity measures led to its collapse. Geert Wilders, leader of the Freedom Party in the Netherlands, said: "we don't want our pensioners to bleed just to meet the dictates from Brussels." The IMF has put out research that questions what is now called "the German hypothesis." The "German hypothesis," is based on the unique experience of Germany with the Hartz reforms under chancellor Schroeder which were based on wage restraint by workers, the German "kurzarbeit" program of government support for retaining workers with lower pay during cyclical downturns, improving competitiveness of German companies, and conservative budget practices. There appear to be two exceptions to this. One is that demand has to be strong outside or domestically for a country to reduce unemployment and improve productive capacity utlilization as it increases competitiveness. This was the case as Germany made the Hartz reforms under Schroeder. Wage restraint acts as a form of devaluing currency for reducing the cost of its products to improve exports. All leading parties and the unions are now in favor of wage restraint and lowering wages to preserve jobs to improve France's competitive position. Germany had the benefit of a decade to implement these reforms to reduce unemployment, because demand was not declining domestically or around it during its reforms. The situation is different in Spain where in all likelihood demand would shrink further with unemployment rising from 25% to higher levels, and higher sales taxes. This is why Francois Heisbourg, special advisor at the Paris based Foundation for Strategic Research, says about the current situation in Europe, that destroyiing Greece with strict austerity alone wasn't something the EU can look back at with the sense of having done the right thing, for Spain it appears misguided and lacking careful thought. The editors of the Wall Street Journal expressed the same sense when they described the March 2012 bailout of Greece as a tragic sideshow, because the main purpose was to buy time and insulate the other larger economies in the EU by giving the French, Spanish and German banks time to improve their financial position. The Journal called it bad for Greece leaving it with debt at 120% of GDP till 2020 and no economic growth, and bad for democracy as it was done against overwhelming Greek public opinion- The Tragic Greek Sideshow, Feb. 22, 2012. Volker Perthes, director of the German Institute for International and Security Affairs, a Berlin think tank, says the Germans have always viewed German leadership in Europe with discomfort, and would prefer a leadership where several states, France, Italy, Spain, and other countries in the EU coalesce around consensus positions. This is historically true for the German position since chancellor Adenauer. With the Free Democrats in decline, and the Social Democrats and the Pirate party doing well in recent German elections and favoring consensus in Europe, Merkel's Christian Democrats need to rethink their policy to give greater weight to economic growth for a consensus position in Europe. ...

Landon Thomas points out an important fact as Greece faces a decision whether to exit the euro and return to the drachma. Removing the interest payments to creditors (French, German and other banks) would result in closing the budget deficit in Greece. When these interest payments on a huge debt load are taken out, Greece would have a budget surplus of 1.5% of GDP compared with a budget deficit of 8% of GDP when interest payments are continued. The experience of Argentina suggests the immediate impact would be painful, but the devaluation in the currency of over 50% from what it is today would return Greece to growth. The alternative under the present plan is to leave Greece burdened with a decade of austerity cuts and a shrinking economy.

Amar Bhide touches on the unpredictable consequences of devaluations while commenting on the supposed benefit of a country having its own currency vs a currency such as the euro. The euro takes away the advatantage of devaluing the national currency as a way to regain competitiveness. Bhide points out that devaluations hurt the elderly on fixed incomes and low wage workers. Protections have to be put in place for the sections of the population that are badly affected. Large union negotiated wage increases can also reduce the benefits of devaluation in terms of regaining competitiveness.

The warning light is again on for Greece in the beginning of 2012, as the rapidly deteriorating economy makes a 50% loss by private creditors insufficient to help it meet repayment or refinancing of bonds coming due in 2012. Additional funds will be needed from EU countries unwilling to do this. 14.5 billion euros in Greek bonds come due on March 20, 2012. Greece also faces a public increasingly resistant to austerity cuts. A vountary exchage of existing Greek bonds by private creditors for new bonds at 50% face value and maturing over a longer period will be done under English law. This will be harder to change in the future. Most of the existing bonds were issued under Greek law which can be altered by Greece's parliament.

John Taylor looks one step ahead of the March 2012 Greece bailout and sets up the most plausible scenario for the future. He says the risks of contagion were always exaggerated from the beginning- a planned default or restructuring of debt such as happened in Argentina in 2001, does not have the contagion risks associated with a chaotic and unplanned default as in Russia in 1998. Predicability in policy makes a huge difference, says Taylor. The European banks which stood to lose from writedowns exaggerated the fears of contagion- a process that always occurs for people who are adversely affected by writedowns- resulting in top officials in the European Union delaying the unavoidable serious restructuring. It was not until Chancellor Merkel handed Charles Dallara, who negotiated for the European banks, a note stating a demand for 50% bondholder writedown, on October 27, 2011, at EU headquarters in Brussels, did any serious writedown of debt begin. Merkel told Dallara: "this is my last offer." The July 2011 summit by contrast had only a 10% bondholder writedown in the agreement, when insolvency not illiquidity was the real issue. The important thing for Greece, says Taylor, is for what the IMF calls "growth enhancing structural reforms" - greater reliance on private markets, incentives, rule of law. He says this bailout won't work because IMF growth forecasts do not reflect the rapid shrinking of the Greek economy. Antonis Samaras, leader of the major opposition party, is in favor of pro-growth measures and has stated his desire to change the agreement. The 130 billion euro bailout provides 90 billion euros for recapitalizing Greece's banks, and financing the budget. This puts Greece in a situation where the political leaders win voter support by discarding the conditions from the Northern EU nations and come with a plan that is better suited for Greece. The EU in this scenario would cut off further bailout funds to Greece. Taylor sees this as the better outcome for Greece than the current situation, which leaves Greece no hope for growth, and also for the EU by getting out of bailouts that have little prospect of working. It would be difficult but doable for Greece says Taylor, because interest payments would be low and Greek banks would be recapitalized after the current March 2012 bailout. ...

Krugman makes these comments after a visit to Athens, Greece, in 2015. He sees discouragement in Greece with the negotiations between the Syriza government in Greece and the EU. Years of austerity and high unemployment are leading to fraying tempers in Greece, and impatience from Germany and the EU. Krugman says the irony is that the Syriza government was elected at a time when a settlement is possible. Greece has a small budget surplus and this should make it possible for a settlement to be reached, without a bad outcome for Greece and the EU of Greece's exit from the eurozone. The lack of experience of the new government leaders makes the situation more difficult, but Krugman says patience is needed on all sides because there is hope in the midst of pessimism for a way out of the crisis.

German leadership in the eurozone and the EU- with the strong stand for eurozone countries to do their economic homework and restore fiscal balance, and the action taken to bring the EU countries together on Russian intervention in Ukraine- is leading to questions about the dominant role played by Germany. Chancellor Merkel has played a leadership role partly because of the absence of other leaders with strong support in their home base who could provide such leadership. Merkel's poll rating in Germany actually shot up during the eurozone crisis from 40% in 2010 to 70% in 2013, and steady at 67% in June 2015, as German taxpayers and voters see Merkel as preventing debt ridden countries in the eurozone passing on higher costs in the debt crisis to Germany. With German wages kept low for the last decade to ensure a economic recovery and lower unemployment, Germans see no reason to support other eurozone countries when a low wage sector exists inside Germany, except under conditions that ensure fiscal balance. In a Harris poll taken in France June 30-July 1, 2015, Chancellor Merkel is rated higher at 43% expressing approval compared to 36% saying they approve of French premier Hollande's handling of the Greece and eurozone crisis. Over 50% of people in Spain and in France disapprove of Merkel's handling of the eurozone crisis, yet two thirds of France's main centre right party support Merkel's handling of the eurozone crisis. In the Harris poll when asked how Merkel, IMF, Hollande and Tsipras handled the Greece crisis people polled in France gave 43% approval to the IMF and Merkel compared to 36% for Hollande and Tsipras of Greece, and 60% disapprove of Hollande and Tsipras handling of the crisis compared to 53% disapproval for the IMF and Merkel. The Christian Democrats party in Germany has dominant leaders in its tradition starting with Konrad Adenauer in the early postwar years, through the Kohl years during reunification and Merkel in the eurozone crisis. By contrast the Social Democrats from the period under Wily Brandt, through the Schmidt years and Schroeder have operated under more of a consensus leadership. Under Sigmar Gabriel or some other Social Democratic leader Germany is likely to have a different style of leadership in the future, especially because the German public does not favor Germany playing this kind of dominant role. At different points in the eurozone crisis Merkel's leadership was needed for decisionmaking- making banks take a 50% writedown on their loans in negotiation with Charles Dallara in Brussels, calling for Italy's president to bring in a new government (led by Mario Monti) when premier Berlusconi failed to make needed changes, and providing flexibility for spending rules for Spain, Italy and France. Merkel has actually moved to the centre to maintain popular support inside Germany, especially since the new coalition government was formed with Social Democrat leader Sigmar Gabriel. On the other major issue of immigration Merkel has provided decisive leadership to prevent the rise of anti-immigrant parties in Germany. Spain and Italy's 10 year government bonds yield declined to 3.2% in April 2014, compared to 2.68% on U.S. 10 year government bonds and 1.56% for German 10 year bonds. This is a far cry from the dark days of 2012 when these yields for Italy and Spain hovered at 7-8%. Italian bonds reached a peak in Nov. 2011 of 7.408% and yields declined to 3.221% on April 8, 2014, according to Tradeweb. Spain's bonds reached a peak of 7.637% in July 2012 and declined to 3.204% on April 8, 2014.

Shiller says policy is captured and communicated by metaphors, the most effective being belt tightening for a family. However what works for a family does not work for a country in the same way, especially if not accompanied by other measures and implemented in a strict manner without looking at the real situation. Better suggests Shiller, and more real is the metaphor of "winter on the family farm," where people work to do other chores than planting and harvesting, because a lot of other things need to be done and this is a good time to do it. This would include cleaning up the place, fixing the farm and the barn, fixing machinery, building fences. The farm's members pay a tax in terms of donated labor which goes to do all the work needed and helps the farm's productiveness as the weather changes. Similiarly the Salant-Paul Samuelson balanced budget theorem from the FDR days shows an increase in national output by the amount of a tax, such as the one proposed in France by president Hollande; that would then be invested in hiring more teachers (the labor) and investing in education infrastructure....

Moody's downgrades the credit ratings of 26 Italian banks in May 2012. Italy's largest retail bank Intesa Sanpaolo SpA, showed net profit of 804 million euros, up 22% from the prior year. Of this 183 million euros was from capital gains made using the ECB low cost loans under special ECB financing to buy government debt. The ECB financing was through the Long Term Refinancing Operation launched by the ECB in December 2011, which benefitted Italian and Spanish banks.

The recent events in Holland with the collapse of the government in the Netherlands- when a party leader supporting the government said he did not want to hurt pensioners in the Netherlands just to satisfy German opinion- and the mood in France with economic anxiety vote going to Marie Le Pen and Francois Hollande in the first round of presidential elections, shows that very little confidence has been created. High unemployment and economic anxiety are leading to a reappraisal of austerity cuts that depress the economy and reduce tax revenues, but Krugman says no changes are taking place to correct these policies. This is true for Spain with its high unemployment, and Britain which now has two quarters of negative growth.

Spain's prime minister Rajoy, is having difficulty in controlling regional spending. Regional government accounted for two thirds of the amount by which Spain exceeded its deficit target for 2011. Because of its unique decentralized structure after the end of the Franco dictatorship the regional governments account for 57% of Spain's public spending, according to a Professor Gascon at Complutense University in Madrid. The risk is that the regional governments will use the recent decision by premier Rajoy to increase the 2012 deficit target to 5.8% from 4.4%, as a reason to lower their own efforts to reduce fiscal spending. One factor in favor of the Rajoy administration and of budget minister, Cristobal Montero, is that 11 of 17 regional governments in Spain are now run by his Partido Popular, with Asturias and Andalusia expected to join the list in upcoming elections. This is also crucial to maintaining Spain's credibility in the EU after its decision to increase the deficit target for 2012, but keep the deficit target of 3% for 2013, calling it "a sovereign decision of Spain."...
