China Investment Corp., China's sovereign wealth fund, and its investment strategies. Efforts to separate investments in China's state banks from CIC. Changes made in 2011 resulted in the formation of CIC International, separate from the Central Huijin unit which is focussed on investments inside China. CIC controls both. CIC was started in 2007 to get better returns on China's foreign exchange reserves which upto that point were mostly in U.S. Treasury securities. At the end of 2010 CIC had assets of $410 billion. China's foreign exchange reserves are about $3.2 trillion. CIC initial funding of $200 billion was allocated with half going to investments overseas, and the rest in China's state banks. A new $30 billion in funding for CIC from the People's Bank of China will go to overseas investment.

WSJ Lingling Wei's interview with Ding Xuedong, chairman of China Investment Corporation on its plans and strategies for 2015-2016, and future years. China's government formed CIC in 2007 to improve the returns on its foreign exchange reserves, estimated at $3.8 trillion in 2015. China Investment Corporation had largely stayed with low yields on U.S. Treasury debt till 2007. CIC has about $650 billion in assets in 2015. Its strategies provide insights into how China sees the outlook for the global economy. Ding sees opportunities in real estate and infrastructure, with a focus on the U.S. and Europe for steady cash flows. He singles out the U.S. as of particular interest as its economy rebounds. Strategies also include paring down of energy holdings. Foreign holdings are now $220 billion and have increased by 16.6% since 2009. A special unit CIC Capital was formed recently to more directly participate in managing foreign holdings with a long term view. Earlier focus of CIC on natural resources and commodities is now shifting as the commodities crisis has reduced long term prospects in that sector. The plan for the future is to shift to an allocation where financial products such as stocks and bonds are about 50%, and long term assets such as infrastructure investments, real estate and other investment take up the other 50%. At the end of 2013 equities and fixed income represented 57.4% of CIC global assets, and 28.2% were in long term assets. Ding wants to see China as the No. 2 engine for the global economy after the U.S. as No. 1. He sees the prospects for Brazil, Russia and South Africa as poor, and is optimistic about good performance from India, Mexico and Nigeria. On Japan Ding is skeptical of prime minister Abe's plans because he sees the lack of structural reforms in the efforts leading to a kind of lazy effort in his view. CIC is learning from the experience of other national investment funds and improving its in-house investment and management capabilities. Lou Jiwei chairman of China Investment Corporation met with Treasury officials in Washington to give reassurances that China's sovereign wealth fund would invest as a portfolio investor and be a good citizen when it comes to investing in the USA. He reiterated the pledge by Chinese Premier Wen Jiabao that the Chinese government would not interfere in the operations of the fund, and that the fund would have its own corporate governance structure. He also met with officials of the IMF who are drawing up a code of "best practices" for sovereign wealth funds. Following the Chinese experience with the Unocal deal and the experience of Dubai in a deal to buy a company that manages USA ports, both deals falling apart on concerns in the media and Congress, the Chinese and the Persian Gulf sovereign funds have become more savy and aware of these concerns and tried to handle them better. They also point out that in the case of the financial institutions caught in the US mortgage securities crisis, it is these companies like Morgan Stanley and Citigroup that have come to them, to China, to Persian Gulf countries and to Singapore and other countries, asking them to invest for small stakes in the companies. Their line goes like this- if you have second thoughts about our investment we will invest elsewhere in other countries. Another facet of this is that these portfolio investments are spread out between many different countries sovereign wealth funds, and the possible influence is small in management decisions. China Investment Corporation has $200 billion in assets. Lou says that only a third would be invested to buy foreign assets, about $70 billion. Chinese exporters are required to bring their revenue in dollars after covering costs such as imported materials, back into China, exchanging it with the central bank for yuan. This foreign currency is the main source of the Chinese foreign exchange reserves of $2.6 trillion. The system was based on an earlier period when China worried about capital outflows. Now with rising inflation, and a lot of money circulating in the economy after the recent stimulus and huge lending surge, China is rethinking this practice. Hu Xiaolian, vice governor of the People's Bank of China, says it makes it harder to control liquidity levels in China in todays situation.Because of this China's government is easing controls and letting exporters keep more of their revenues earned overseas. However with the expected declining value of the dollar Chinese exporters may prefer to convert their dollars into yuan. Some companies may want to accumulate dollars and other overseas foreign currency for investments abroad. The difference with Japan is striking. For Japan, also a major exporter, the bulk of foreign currency assets are held by companies, which are available for use to invest in manufacturing and other assets. By concentrating these decisions in the state, China has accumulated a huge reserve of foreign exchange. But this also creates major problems as China is concerned about the impact of the declining dollar on its huge holdings of US treasury debt. ...

Shuanghui International Holdings, China's meat producing company, agreed to acquire U.S. meat producer Smithfield Foods Inc. for about $4.7 billion. The deal values Smithfield at $7.1 billion, including debt, and is at a premium of 31% to Smithfield share price on May 28, 2013 of $25.97. Smithfield sells products under grocery store brands and its own packaged brands Eckrich sausage, Smithfield bacon. Competitors are Hillshire Brands and Hormel Foods, which have national brands compared to the regional brands of Smithfield. The strategy of the previous CEO to buy hog farms alongside its pork processing plants led to problems under current CEO Larry Pope in 2008-2009, when the ethanol industry demands on corn supplies led to higher grain costs for the hog farms. A glut in pork supplies led to losses and share price declining to $6 per share during this period. The acquiring company Shuanghui is based in Henan province of central China, listed in Shenzhen, and sells products under the Shineway label. The deal now goes to the Committee on Foreign Investment in the U.S. for review. Concerns of food contamination are prevalent in China and the two companies emphasized their committment to "retain world-leading food safety and quality control standards."...

A major shift in foreign investment may be taking place as the 2014 St. Petersburg International Economic Forum takes place in May 2014. Russian policy in Ukraine and tensions with the U.S. and Germany could lead to a shift in investment to other emerging market countries. China's tensions with Japan could lead to a similiar shift of Japanese foreign investment. At the same time India has elected a new government with an absolute majority and an overwhelming mandate from young people to accelerate development. The new government under the BJP party's Modi has a decade of experience attracting foreign investment in western India. Indonesia, Vietnam, Africa and other emerging market countries, could benefit from the shift in investment. Investment could also return to the home countries with lower labor costs in Southern Europe, lower labor/energy/transport costs in North America. For Russia the debate at the St Petersburg Economic Forum was about pursuing one of three policy paths with some riskier than others, or some combination also risky and uncertain- depending on state banks and oil windfall funds, increasing ties with Asian countries, continuing on the current path with lower foreign investment and continued capital outflows. The failure to use the time wisely to diversify the oil based economy which could have been better accomplished in an economy not overly dependent on crony capitalism and centralized economy, both current characteristics, will affect future progress. A key weakness for Russia compared to China is the centralization under one person Putin, more so in the third term. In China the two man team Keqiang and Jinping is part of a larger team chosen by consensus and negotiation and part of a rotational scheme. China's shift in emphasis from heavy manufacturing and the auto industry to other technologically advanced and less environmentally sensitive industries including new energy sources. The National Development Reform Commisson lists industries in 3 categories- encouraged, allowed, and restricted. The auto industry is now in the allowed or permitted category, and is no longer encouraged for the purposes of foreign investment and the granting of preferential tax or streamlined approval processes. Alternative energy cars, internet equipment and some service industries are moving to the encouraged category. The growth in the auto industry has slowed to about 3% in 2011 from 32% in 2010, with the change hitting the domestic Chinese brands the most. As a result more laws are expected to help technical know-how flow towards Chinese auto companies, according to IHS Automotive.

Zhu Changhong plays a key role in investing China's $3.5 trillion dollars in foreign reserves. He is part of the management at China's State Administration of Foreign Exchange or SAFE, a division of the central bank. He maintains a low profile, yet he has played a critical role in shifting investment into Japanese and U.S. equities and bonds issued by the European Financial Stability Fund, reducing the risk exposure to U.S. Treasury's as the U.S. Federal Reserve changes monetary policy. From 45% of China's foreign reserves invested in U.S. government bonds, or $1.11 trillion, in June 2010, SAFE under Zhu's guidance reduced the allocation to 35%, or $1.14 trillon, in June 2012, according to a Wall Street Journal analysis. He has an interesting background. Coming from Anhui province, he studied physics at the University of Chicago, then shifted to life as a trader in financial markets at Allianz's PIMCO investment firm. After spending 20 years in the U.S., Zhu returned in 2009 as chief investment officer of SAFE. This piece in the Economist provides useful insights in the efforts to repair relations between Japan and China by October 2014, following a series of incidents and disputes. Some experts say China's slowing economy is one reason for mending relations. Japanese direct investment in China has declined sharply by over 40% in 2014 compared to 2013. In 2013 there was a decline following other incidents, and Japanese business has experienced difficulties in operating in China. As a result there is a shift to other parts of Asia including Vietnam and India, that is underway. Volatile relations with China has given the Japanese business and diplomatic community pause about the future of Japanese business investments in China. This is also the background as Chinese Communist leaders face a critical decision on how to handle the protests in Hong Kong over universal suffrage- errors will only add to the image of a China volatile in its relations with the outside world. It is not just North America and Europe, China has to interact with, it has to interact with Japan, Australia, S. Korea, South East Asian nations (Vietnam, Malaysia, Thailand, Philippines), and India, all these countries not sure what China's intentions are after territorial waters or land disputes. Along with Indonesia and Bangladesh, this is a region with about twice the population of China and representing most of Asia, a fact usually omitted as western business rushed into the Chinese market. Chinese Communist leaders are faced with huge challenges and success in the next phase of development, and it is by no means certain under a ossified system of government which cannot change with the times, as technology and foreign investment will now be much more critical drivers of development than in the first phase. ...

China's affluent people could become nervous about the value of the currency and try to convert into dollars. Aaron Back of the WSJ poses the question what if the affluent 1-2% of China's urban population of 737 million convert the maximum of $50,000 permitted from yuan into dollars. He says the simple math shows this would result in outflows of around $370 billion to $740 billion. This does not include other ways in which money could exit the country. China's foreign exchange reserves are $3.3 trillon, but this includes illiquid investments such as loans to Venezuela for oil assets, and the Asian Infrastructure Investment Bank. With a large and aging population China has to have reserves to meet social security and other plans for the future. This means the reserves could quickly dwindle with unanticipated capital outflows. This is what keeps central bank PBOC planners focussed on limiting depreciation of the yuan currency.

Chinese company investments in Korean companies are not doing well because of widespread feeling among Korean workers in these companies that the Chinese company is only interested in transferring the Korean company technology to China. Also hopes of selling products in the Chinese market have not been realized. Instead the experience is that the Korean company ends up up laying off most of the employees after being hollowed out. In 2003 BOE a Chinese company paid $380 million for Hydis, a Korean maker of displays for cellphones and laptop computers. After the transfer of technology to build a new display panel factory in Beijing, Hydis was left o hollow out and went into bankrupptcy protection in 2006. Shanghai Automotive Industry Corporation bought a controlling stake in Ssangyong Motor of South Korea in 2004. Shanghai Automotive Industry Corporation, one of China's top state owned companies saw this as a push abroad, as China accumulated large dollar reserves from foreign trade, and a chance to acquire foreign technolgy for SUV and luxury car manufacture. Shanghai Automotive has partnerships with GM and VW to use foreign technology to make cars in China. The Korean economy after the financial crisis of 1997 was opening up to foreign investment. In this climate the Korean side was expecting China to open its market to Korean cars from Ssangyong, but this did not happen. Instead Korean workers say the company transferred technology to its Chinese parent, and after 5 years the partnership is falling apart in protests by the workers, layoffs and bitter battles amid declining sales. The Korean workers even have a word for such foreign companies that have come to Korea, during Korea's opening to foreign investors after the 1997 banking crisis, when Korean firms went for fire-sale prices. That word is "meoktwi", a slang term that means "a thief who eats and runs away." This has hurt China's reputation in South Korea, and its reputation as an enlightened investor in other countries. It also is what may be happening with Taiwanese investment in China in this downturn. Companies like Hon Hai, with its Chinese subsidiary Foxconn, are reported by the Economist to be shrinking their Chinese operations in a large industrial city sized campus employing 250,000 workers in the Shenzen area, to 100,000 workers. As exports and manufacturing decline, China is continuing to maintain high rates of fixed asset investment with the focus now away from factory construction to infastructure like roads, bridges and rails. The National BUreau of Statistics reported that urban fixed asset investment expanded 26.5% in Jan-Feb 2009, compared to 26.1% growth rate for 2008. Fixed asset investment was 42% of GDP in 2008, according to JP Morgan strategist Jing Ulrich. Now it could go up higher to 45%. China's growth has been off-balance say experts, now it is becoming even more so. As long as factory construction as fixed asset investment a lot of new jobs were being created in the manufacturing sector, now these jobs are not being created. China's small and mid sized companies that generated about half of the 4.42 trillion GDP, like GenTech of Mr Yu profiled in the other linked article in WSJ, and which created 90% of the new jobs, are now contracting. With smaller private consumption, and the efforts to improve the safety net and provide universal medical care inadequate and coming late, domestic demand will not help balance the economy and boost manufacturing. Private consumption is only 35% of GDP in China, a much lower percentage than India. The comparable figures for the US are 71%, UK 64%, Australia, Canada, France, Germany and Japan 57%. The balance is now heavily skewed towards government spending. Investment spending from HongKong and Taiwan, the home bases of industrialists with made for export industries inceased investment by 1% in Jan-Feb of 2009 from the year earlier, compared to 17% growth in all of 2008. And foriegn funded companies have comparable figures of 2% for Jan-Feb 2009 compared to 15% growth in all of 2008. Real estate investment growth also fell to 1% for Jan-Feb 2009 compared to 21% for all of 2008. In short the other pillars of growth in housing, and investments from Hong Kong, Taiwan and the West are declining. ...

China's new foreign policy team under the Jinping-Keqiang administration. Foreign minister Yang Jiechi, becomes state councilor, and senior official on the team. The new foreign minister Wang Yi, was China's ambassador to Japan 2004-2007. The new ambassador to the U.S. is Cui Tiankai, a diplomat who graduated from the Johns Hopkins School of Advanced International Studies in the U.S. Cui was ambassador to Japan 2007-2009. Managing the China-Japan and China-U.S. relationships is critical for China because China depends on U.S. and Japanese companies for investment and new technology, for continued economic progress. The relationship has been affected by the territorial disputes with Japan in the East China Sea. Germany as an advanced technology manufacturer and commodity exporters Australia, Canada, Argentina and Brazil depend on the Chinese market for exports, creating an interwoven economic dynamic that is likely to be the dominant factor in relations. This is also the perception of Li Keqiang who told a press conference in Beijing that the competition with the U.S. has been overemphasized, that he "does not believe conflicts between great powers are inevitable." Foreign affairs remains subordinate to domestic policy and priorities in China, as China tackles the problem of reorienting its economy to give an important place to the private sector and consumers. Itself not an easy task, as prime minister Keqiang pointed out at his first press conference: "Talking the talk is not as good as walking the walk." Negotiations between Japan and China before the APEC summit in Beijing, Nov. 2014, lead to an agreement that does not explicitly state Japan's sovereignty over the Senkaku islands, but acknowledges the current position in which the islands have remained in Japanese control since 1880. It lets both sides agree to disagree so that trade and diplomatic ties can be improved. China's economy has taken a hit from a 50% decline in Japanese foreign investment in 2014, just as the economy is slowing for other reasons. Both leaders can show the international community they have moderated their positions. Prime minister Abe also can show his foreign and domestic policies are working as his high poll ratings have declined in recent months.

Some economists expect growth in China's GDP to slow down to 5.8% for the 4th quarter. China's export driven growth model based on factories with plentiful hardworking young labor including young women, and plentiful foreign investment, Chinese investment from HongKong and Taiwan, and plentiful capital generated from China's high savings rate, and supply of land from local government officials eager to participate in the boom, is finally slowing down, after 3 decades since Deng launched China on this path. However this slowdown is happening drastically, and the whole model is coming apart. The first signs came earlier this year as the government initated a shift in policies after seeing the costs of runaway growth on the environment and in pollution of air and water, and in the wages of labor. Laws protecting labor rights and wages, and stricter pollution laws and enforcement for the first time in years that suggested the government was serious, pulled the bottom off of marginal export industries and companies. Only the larger better run companies were able to operate in this environment. About 67,000 factories closed in coastal regions in the first half of this year. See the link to this. Now that process is hit by the global credit crisis and the demand decline in 2008, and possible demand collapse in 2009 in US export markets if some things like the auto industry take a bad turn and unemployment jumps, all are hitting hard at China's export sector. This is in turn hitting investment as in Germany as companies pull back, and nervous consumers with losses in the stock market and seeing a decline in housing prices pull back on purchases resulting in inventories building up for different industries including the important auto industry. ...

A new foreign investment law passed by the Chinese People's Congress is designed to address concerns of western companies facing problems operating in China. This includes unequal market access, forced technology transfers, unfair treatment in public procurement. It was passed in only 3 months after the first draft was debated showing the importance Beijing places on the bill. Its a step designed to help in the trade talks with the U.S. about leveling the playing field. China amends its intellectual property law and introduces a punitive damages "mechanism" so that infringements are fairly dealt with. The new Chinese law replaces three foreign capital laws passed between 1979 and 1990, and is a unified legal standard for foreign investment in China. It eliminates the requirement for foreign companies to transfer proprietary technology to Chinese joint venture partners and protects against "illegal government interference." The European Union Chamber of Commerce says Article 40 still allows for"political issues to influence investor-state relations." Experts say this is a small step in the overall effort to level the playing field. ...
