Efforts being made to convince the Spanish government of Mariano Rajoy to accept IMF aid to recapitalize its banks. The IMF released information showing Spanish banks would need to raise at least 37 billion euros or $46 billion to prevent a worsening of the banking crisis. The report was released before the meeting of EU finance ministers on June 9-10 to persuade the Spanish government to accept IMF aid. The eurozone bailout fund was given powers in 2011 to make loans to governments for the purpose of recapitalizing banks, with conditions and terms set for the financial sector not for the government's spending plans. According to people aware of the discussions taking place in the European Commission and the IMF, one option is to have the European Banking Authority and not the IMF oversee the program. This avoids the usual stigma of accepting aid coming from the IMF with strict conditions attached including restrictions on the government's fiscal plans.

Alan Blinder was Vice Chairman of the Federal Reserve. Here he looks at the language in the $700 billion bailout plan passed by Congress. The Plan's wording allows Treasury "to buy any other instrument," that the Treasury secretary and the Federal Reserve chairman decide "is necessary to promote financial market stability," in addition to mortgage securities and any securities. So one of three assets can be purchased under this wording, mortgages themselves, troubled mortgage securities, and equity stakes in banks. Blinder prefers the first one the purchase of mortgages themselves to stem the tide of foreclosures. This is also the plan Feldstein and Hubbard have proposed. Edmund Phelps and Joseph Stiglitz favor the approach of injecting capital directly into banks so as to speedily recapitalize the banks. At what prices, asks Blinder, for these assets. And Blinder specifically raises the issue of conflicts of interest on this point, because where does one think the administration would go to find the expertise to do this job. It goes to the private sector, and the Bush Administration certanly does not have a good record, says Blinder, in doing this in a fair and honest way, as it has been bad at outsourcing stuff. Should Treasury buy assets "at market" or "above market", Blinder favors buying "at market" as the reasonable way to proceed. Because buying above market with a limited pot of cash means giving gifts even for recapitalizing financial institutions, and this raises the question as to who would be the best to give these gifts. Which brings one back to the conflicts of interest inherent in all this. ...

Fairclough describes the experience of Poland inside the EU, but with its own currency, the zloty. Poland's per capita GDP measured by purchasing power was half the EU average in 2006, it is about two thirds in 2011. Growth is expected at 4% for 2011. Poland manufactures goods using lower to medium technological inputs, such as furniture, shoes, and processed foods. The zloty has declined in value by 25% since 2008. This gives Poland a competitive edge in exports. Additonal factors are cited by one manufacturer of furniture, Forte Manufacturing, as helping it remain competitive- ability to close one of five plants, investing in improved machinery to increase productivity, quality and just-in-time deliveries, computer guided machinery, and ability to run his plants on weekends. Central bank governor, Mr. Belka, points to competitiveness as a critical factor for comfort in the eurozone. Limiting budget deficits to 3% of GDP, and the Maastricht criteria isn't all it takes. Also needed is modernizing and improving the economy, and modernizing the banking sector, says Belka. Poland does not have the debt problems of some eurozone countries because of a constitutional limit on government borrowing and deficits. Belka says Poland benefits from having its own monetary policy, ability to adjust interest rates, the zloty able to depreciate against the euro, and not having to share in cost of bailouts. There is considerable opposition in neighboring Slovakia for having to bear the cost of bailouts. Recent surveys show declining support for adopting the euro in Poland- a Sept 2011 poll showed support at 29% compared to 38% in mid-2010, opposition increased from 47% to 53%, in a poll conducted by the Polish Finance Ministry. Risks for Poland are that 75% of the country's banking assets are owned by foreign financial firms, and the potential for a spread of the eurozone slowdown with lower demand. ...

The NYT editorial questions the wisdom of letting the banks like JP Morgan Chase and Goldman Sachs repay money to the government to avoid the executive compensation and other government restrictions. THe NYT says it fears that things may unwind, and the banks face more losses on commercial real estate and the effects of rising unemployment would affect economic conditions and the banks balance sheets adversely. The government bailout money was one of several supports that were provided to the banks, and this includes favorable loans fromthe Fed, debt guarantees and incentive payments for modifying mortgages. The whole exercize appears a bit phony as without those supports these repayments would not have been possible. The pay restrictions were a result of excessive compensation that incentified risk taking. The Obama administration's credit reform, says the NYT was an apparent trade-off for the administration's hands off approach to a larger proposed reform that would have allowed bankruptcy judges to help homeowners facing foreclosure. The heavy lobbying by the banks which continues and may not be in the best interests of the country as a whole, and the administration's willingness to let it affect decisionmaking and policy, is an unhealthy sign. ...

Deborah Lucas, Finance Professor at the Kellogg School of Management and her views on the bailout plan and alternatives. She does not believe that the markets are near panic and thinks that Congress should move slowly before it passes any legislation. She is glad that the Treasury proposal has failed. She does not think piecemeal guaranteeing of assets is that valuable. In her view they need to do the harder thing, that is to really have a direct discovery process, where they figure out who they are going to shut down, and what its going to cost. Government examiners she says should quickly examine the books of every major financial insitution involved in the crisis, including insurers, pension funds, and banks, determine which are the weakest and which can survive. Ms Lucas points to the Federal Reserve and FDIC actions in the deal for Citigroup to take over Wachovia on Sunday as examples of how the crisis is already being addressed. Her thinking is that the core problem is a crisis of confidence , which can only be resolved with increasing transparency, not a government bailout....

Italy's prime minister, Mario Monti put it best when he said in a speech in Brussels in April 2012: "If a country becomes more productive and competitive, but there is no demand for its products domestically or around it, growth will not materialize." There is a new shift in opinion towards a balance of fiscal discipline with growth measures to get Europe back on track. The feeling in different parts of Europe is that the German view of austerity alone will not work for Europe. And the view is coming from the far right to the far left, from Marie Le Pen, far right presidential candidate in France, to the far right leader whose move to withdraw support to the government in Netherlands on the issue of austerity measures led to its collapse. Geert Wilders, leader of the Freedom Party in the Netherlands, said: "we don't want our pensioners to bleed just to meet the dictates from Brussels." The IMF has put out research that questions what is now called "the German hypothesis." The "German hypothesis," is based on the unique experience of Germany with the Hartz reforms under chancellor Schroeder which were based on wage restraint by workers, the German "kurzarbeit" program of government support for retaining workers with lower pay during cyclical downturns, improving competitiveness of German companies, and conservative budget practices. There appear to be two exceptions to this. One is that demand has to be strong outside or domestically for a country to reduce unemployment and improve productive capacity utlilization as it increases competitiveness. This was the case as Germany made the Hartz reforms under Schroeder. Wage restraint acts as a form of devaluing currency for reducing the cost of its products to improve exports. All leading parties and the unions are now in favor of wage restraint and lowering wages to preserve jobs to improve France's competitive position. Germany had the benefit of a decade to implement these reforms to reduce unemployment, because demand was not declining domestically or around it during its reforms. The situation is different in Spain where in all likelihood demand would shrink further with unemployment rising from 25% to higher levels, and higher sales taxes. This is why Francois Heisbourg, special advisor at the Paris based Foundation for Strategic Research, says about the current situation in Europe, that destroyiing Greece with strict austerity alone wasn't something the EU can look back at with the sense of having done the right thing, for Spain it appears misguided and lacking careful thought. The editors of the Wall Street Journal expressed the same sense when they described the March 2012 bailout of Greece as a tragic sideshow, because the main purpose was to buy time and insulate the other larger economies in the EU by giving the French, Spanish and German banks time to improve their financial position. The Journal called it bad for Greece leaving it with debt at 120% of GDP till 2020 and no economic growth, and bad for democracy as it was done against overwhelming Greek public opinion- The Tragic Greek Sideshow, Feb. 22, 2012. Volker Perthes, director of the German Institute for International and Security Affairs, a Berlin think tank, says the Germans have always viewed German leadership in Europe with discomfort, and would prefer a leadership where several states, France, Italy, Spain, and other countries in the EU coalesce around consensus positions. This is historically true for the German position since chancellor Adenauer. With the Free Democrats in decline, and the Social Democrats and the Pirate party doing well in recent German elections and favoring consensus in Europe, Merkel's Christian Democrats need to rethink their policy to give greater weight to economic growth for a consensus position in Europe. ...

Renewed warnings about the bubble in housing prices in China. Earlier warnings came from Krugman, Lardy, John Taylor. This one comes from Nomura economists Zhiwei Zhang and Wendy Chen. Could the government's action to curb rising housing prices not be adequate leading to a financial crisis as early as 2014, is the question posed by Zhang and Chen. They cite the rise of housing prices by 84% from 2001 to 2006, before the financial crisis of 2008 in the U.S., using the Case-Shiller housing price index. One problem- the government statistics may have underestimated the extent of the bubble. China's official index shows housing prices rising 113% in major cities from 2004 to 2012. Zhang and Chen say this is much smaller than the actual rise because it includes older, lower quality housing property. They cite an academic paper that adjusts for this and finds prices jumping by 250% in the period 2004 to 2009. Another problem is that China's housing prices growth slows after government action but then resumes the growth, leaving the risk exposure at the high level as before. Because the local governments are tied up in the housing bubble the problem would hit the banking system. About 14.1% of the outstanding bank loans are to local government financing vehicles, and 6.2% to property developers, according to Nomura economists. The declining potential growth rate in China means there is less room for bad loans to be absorbed by hyper growth levels than in the past. Errors in policy can magnify the risk including loosening monetary policy and exacerbating the bubble at the wrong time. In the absence of errors the risks still remain requiring the sale of public assets to bail out local governments and banks. The argument made by Krugman and other economists has been that China is not immune to the risks of a housing bubble going bad, in any way less than Sweden, the U.S., Spain and other countries, requiring bailouts of banks....

India's economy has overcome the challenges posed by demonetization and the implementation of the GST tax that slowed growth to 5.7% for much of 2017. The growth rate increased to 7.2% in the last quarter of 2017. The GST tax change that created a single market is likely to increase growth. Growth of 8-10% matching China's growth rate in the last two decades is possible. Faster economic growth is needed to meet the need for more jobs, as 1 million new job entrants enter the job market each month. Indian Railways received 20 million applications for 100,000 new jobs showing the need for new jobs cannot be met at current growth rates. A major problem is the condition of the banking sector with bad loans affecting ability of banks to lend. A planned bailout of the banking sector and a new bankruptcy code are efforts to address this problem. Governance in the banking sector is also a problem that needs to be addressed. The price of oil is now up to $65 a barrel, increasing the cost to India which now faces a larger oil import cost.   ...

European Union leaders including European Council president, Herman Van Rompuy, European Commission president, Jose Manuel Barroso, ECB president Mario Draghi, and Eurogroup finance ministers head, Jean-Claude Juncker, draw up a 10 year road map for "a genuine economic and monetary union." The prime ministers of Italy, France and Spain push jointly for deposit insurance to cover European bank deposits, Europe wide banking supervision, and bailout funds to directly purchase sovereign debt of Italy and Spain without conditions. This takes place June 22-27, 2012, with the EU leaders increasing pressure on Germany for the first time in concerted fashion. Ms. Merkel and her coalition partners the Free Democrats see this as an effort at mutualizing debt. Merkel says Europe will not have total sharing of debt "as long as I live," in her talks with Free Democrats.

Banco Santander SA will buy the remaining 10% of Banco Espanol de Credito SA, or Banesto, for 263 million euros by May 2013. This is part of the restructuring in the banking industry in Spain with Banco Santander replacing the Banesto brand and the private banking Banif brand and replacing it with the Santander brand. Santander will close 700 branches of the total of 4600 branches it, Banesto and Banif have in Spain. Spain's banking network will decline by 35% from 2008 to about 30,000 branches. This is also part of the consolidation of banks in Spain to five or six stronger and larger banks. Bankia SA which was required as part of the 40 billion euro bailout from the EU to Spain's banking sector to cut staff and branches, will cut 6000 staff, close over 1000 branches, and shut down real estate lending. Santander's move was intended to save 420 millon euros annually by reducing costs through consolidation. Santander is not one of the banks being bailed out.

Alexis Tsipras of the Syriza Party stresses in his election campaign in September 2015 that even though he has accepted the Third Bailout Program from the EU, only Syriza will act so that the most vulnerable in society are protected. Tsipras openly accepts his mistakes and says he has learnt from his mistake of underestimating the resolve of the EU about its plans for the Greek economy. Syriza has also taken a sympathetic view of refugees and migrants coming to Greece. The Popular Unity Party and finance minister Varoufakis, a breakaway group from Syriza that advocates going back to the drachma, are not expected to do well in the election. New Democracy Party led by Meimarakis stresses in its campaign that Syriza is turning the recovery into an experiment and lacks the experience to implement the Third Bailout Program neogtiated withe the EU. Syriza and New Democracy are the leading parties in the election. It shows how much has changed in 2015, that the only two parties with some credibility are Syriza under Tsipras and New Democracy under Meimarakis, both having made errors but having the candour and courage to tell Greek voters that they have learned from their mistakes....

Michael Boskin of Stanford University, chairman of the Council of Economic Advisors under the elder Bush, on the risks of protectionism and higher taxes to the economy in the long run, and the need for the Fed to balance the need for providing help with rate cut with the need to keep inflation at low levels. He suggests workouts of the losses from subprime mortgages not bailouts is the correct answer. P.S. A note on December 6, 2008, after the crisis with Bear Stearns in early 2008, and the severe October credit crisis and a series of bailouts of banks, financial institutions and the Detroit auto industry. If one looks for the thinking that was behind the Republican Bush administration's early stand to take no proactive steps to improve things in the economy, then Boskin's article summarizes some of the thinking behind it. Lowering rates at the time except gradually,after the Greenspan moves in preceding years to lower rates and let them stay that way too long (leaving too much liquidity and loose lending in the financial markets), was not to be taken lightly with additional concerns of pushing inflation upwards. And Boskin way underestimated the losses from subprime in December 2007 when he used the estimate of $300 billion investor losses centred in real estate made by the OECD at the time, or as he puts it just one-half of 1% of American's net worth. Concluding that in a $14 trillion economy such losses could be absorbed. He anticipated delays in financing and the need to mitigate that but did not anticipate a collapse of credit markets. Part of this may stem from not realizing the impact of highly leveraged debt on the books of financial institutions and what it could do if fear gripped the financial markets, and underestimating the impact of subprime debt with mortgage securities that had no transparency and distorted credit ratings. Which is why he says that policy should be for workouts not bailouts, emphasizing that the worst idea out there is for a broad interest rate freeze for mortgage borrowers which would throw into question the sanctity of private contracts and thus deter investment. This policy of resisting loan modifications continued as policy of the Bush administration even as Martin Feldstein, another Harvard economist and Reagan administration economic advisor, advocated just that from early 2008 with repeated oped articles in the WSJ throughout the rest of the year....

IMF forecasts for Greece's growth rate are proving too optimistic. The IMF forecast is for zero growth in 2013, and increases of 2.3% and 2.9% in 2014 and 2015. Even in its pessimistic projections the IMF forecasts a 1% downturn in 2013 and growth of 1.3% and 1.9% in 2014 and 2015. The government sector was a large part of the economy. Now that this is shrinking, the export sector which only represents 20% of GDP is too small to generate needed growth. Greece also lacks the competitiveness and the large foreign enterprises that operate in Ireland, making growth less likely. A major problem is also the 40 billion euros Greeks have withdrawn from their banks in recent years. Even the figure of 120% of GDP that is expected in 2020 under the March 2012, 130 billion euro bailout is a very hypothetical figure, having no sound basis. Landon Thomas cites a confidential study the IMF had circulated in February 2012, showing the long term prospect for Greek debt if growth does not materialize because of lack of competitiveness. It would increase the debt to GDP ratio to 178% by 2015, and leave it at the current level of 160% of GDP in 2020. Some experts say the whole debt sustainability analysis makes no sense, with the question being insolvency in the case of Greece, not illiquidity. And requiring a focus to bring debt to manageable level to create prospects for growth. The Wall Street Journal emphasizes this in its editorial on Feb. 29, 2012....

Efforts by BNP Paribas to get bondholders to take a 50% loss on Greek bonds, and exchange their old bonds for new ones that mature in 50 years. BNP Paribas is working for the Greek government to get other banks and bondholders to accept this exchange so that Greece can tackle its debt load and interest payments on debt. Some arm twisting by BNP Paribas to get bondholders who have insurance through CDS to accept the exchange. This is being done on the grounds that the I.S.D.A. committe would declare the restructuring in Greece as being "voluntary" and not a default, so that bondholders who do not accept this deal would not get paid through CDS insurance.

James Galbraith's ideas on the bailout in the Washington Post. He would remove the cap of $100,000 on FDIC insurance and put $500 billion into the FDIC and more resources for the FBI and hire the auditors and investigators needed to clean up the mess. Next he would use $200 billion to buy the preferred shares in the banks that need the money. He would let the investmet banks and hedge funds to themselves. And he woul provide federal funds to stte and local governments in a Nixon administration type of revenue sharing scheme so that local governments do not cut essential services and investments in education and so on. And he would focus on energy and climate change issues for the next 10-20 years as national goals. His point that even with freeing up the illiquid assets two things dont change one the borrowing still will be weak as the economy slows, and the recession and slowing economic conditions will not change.

GM stock was trading on the New York Stock Exchange at $29.97 on April 18, 2011. It has dropped from the $33 a share IPO in November 2010. To breakeven the U.S. government would have to sell its stake in GM at $53 a share. The government is planning to sell its stake in GM this summer according to informed sources. At the current price this would mean the government would take a loss of $11 billion. The IPO in November reduced the government's stake from 61% to 26.5%. Higher gas prices have reduced sales of trucks and SUV's and the sales incentives in January and February 2011 are expected to reduce earnings.

The increasing likelihood that Greece will exit the eurozone. This happens as the New Democracy party fails to form a coalition and the other parties are offered a chance to form a coalition. The other opposition parties gained far more votes than New Democracy and Pasok in the elections and some parties favor Greece exiting the eurozone. New elections will be held in June if no government is formed. The current government of Lucas Papademos says it needs an extra year to complete the privatizations, public sector layoffs and improvements in tax collection, giving Greece till 2015 to get the job done. As a senior advisor to Papademos, George Pagoulatos, put it: "There is a sense that Greece has passed its pain threshold... Greece needs some oxygen to breathe." Both the Ifo Institute's Sinn and John Taylor see the exit from the eurozone as the best option for Greece, as interest rates on Greek debt have been reduced and Greek banks recapitalized with the March 2012 bailout. Moody's downgraded its outlook on Germany's triple-A credit rating to negative. It also shifted to negative the outlook on triple-A ratings of Netherlands. Spain's ten year bond yield went up to 7.51% on July 23, 2012 according to Tradeweb. Analysts estimate Spain needs to issue 28 billion euros of debt for the rest of 2012 to cover deficits and repay maturing debt, and 50 billion euros in short term Treasury bills. An additional 30 billion euros may be needed if tax revenues decline increasing the deficit, and to meet the needs of regional governments. In changing the outlook for Germany, Moody's emphasized the costs Germany would incur if Spain needed a full bailout and if the situation spread to Italy, including the large exposures of German banks to Italy and Spain.

Barley says Greece's debt buyback plan in Dec. 2012 is attractive for private investors. Earlier some private investors had bought Greek debt at 10-15% of face value. Greece now has 10 billion euros, including 0.5 billion for accrued interest to buy back Greek bonds at 32.1- 34.1% of face value. This should help Greece retire 28 billion euros face value in Greek debt, reducing the debt burden by 18 billion euros The IMF had pushed hard in negotiations for reducing Greek debt as a percentage of GDP by 2020 to levels where it could again access private markets. This is critical to making the Greece bailout work. Nomura estimates this will reduce Greece's debt by about 10% of GDP by 2020. Every little bit helps in Greece's struggle to recover financial stability.

Officials say that the first $1 billion in losses from Bear Stearns would be borne by JP Morgan and after the $10 a share upgrading of the Chase offer the Fed lent $25 billion to Bear Stearns/Chase to complete the deal separate from the $30 billion Fed support of the original deal. Fed disclosed that securities firms borrowed an average of $38.1 billion a day through the week ending Wednesday and direct lending to tradtional borrowerswent up dramatically to $7 billion a day up from $550 million a day the previous week and the highest level since 9/11. Ben Bernanke's view it was action necessary in the interest of the American economy, and the bailout of Bear Stearns was a bailout of the markets in general. This includes Asian markets because the pressure was to do something before Asian markets opened Sunday night....

The Journal editorial points out that the refusal to seriously look at the restructuring of Greece's debt is moving from the amusing to the dangerous. Greek 2 year bonds yield 20%, and credit default swaps are priced as though a default is likely. EU denials continue, but Greek, German EU and IMF officials are conceding in private the need to look at this option. The EU thinking was that openly discussing debt restructuring would lead to capital flight, and better to muddle through than to have Greek and European banks take losses and need further bailouts. The editorial emphasizes the importance of Greece restructuring its debt in an orderly fashion. Financial markets have already priced in the likelihood of debt restructuring. Better to conduct serious stress tests with sovereign default scenarios and let investors, taxpayers and governments respond in an orderly way to this situation. The worst possible situation is a Lehman Brothers type panic. The lack of clarity was the biggest problem with Lehman, and the resulting uncertainty led to the financial panic....

Schneider points out that the IMF opposed the original deal in Greece rejected by the Cyprus parliament that taxed small depositors. The IMF rejected that deal on the grounds that small depositors should be protected and this would set the wrong precedent for eurozone countries. Other reports in the WSJ show Germany chancellor Angela Merkel also opposed taxing small depositors. It could very well be that after agreeing to the Cyprus demands for reducing the losses for larger depositors- including large deposits of Russian investors using Cyprus a an offshore tax haven- by taxing small depositors at 6.875% of their accounts, the patience of the IMF, ECB, and Germany with the Cyprus government was waxing thin.
