Reinhart and Rogoff, 2 eminent economists who worked together on a book on financial crises since 1300, think that the current crisis has much deeeper to go, and the slight recovery in financial markets does not suggest that the imbalances in the economy are corrected. They point to economic weakness as a mechanism by which these imbalances are corrected. For example the economic weakness may be corrected by the weakening dollar resulting in accelerating exports from the U.S. The 1987 crisis had overvalued stock markets relative to earnings as an imbalance, and the 1998 LTCM crisis excessive hedge fund borrowing. Once these underlying imbalances were corrected the economic recovery was back on track. But the Fed's bailout of Bear Stearns has only put the financial markets on a safer footing. It has done little to correct the basic imbalances in the economy of over indebted consumers, and of lost wealth in housing, at the very moment that there is restricted access to credit. The financial market crisis only opened up the weakness from the extremely high leveraging used by the investment firms something like 1:30 by firms from M. Lynch to Goldman Sachs. The Fed's actions gave them time to shore up their finances and recover and the interest rate cuts and government checks help the economy, but not significantly enough to promote investment or increase consumption. The government checks would be used experts estimate for paying down debt and in this way it helps indebtedness a little, but does little to support consumption or promote investment, This the Fed's action also fails to do. The economy contracts and exports help the economy in recovering. The contraction itself say these economists is a necessary mechanism to make the adjustment in every crisis, until something else like exports helps create a recovery. Take December 1997, the Korean crisis. In this crisis the Korean companies invested heavily and were overextended , they borrowed heavily from the banks which in turn borrowed from overseas in dollars. When the Korean currency hit a record low against the dollar it became difficult for Korean companies to pay the increased cost of the dollar loans and many companies failed. As investment was slashed unemployment went up from 3% to 7.9%. Ted Truman, who worked on the Korean rescue effort as a Fed official, is now a scholar at the Peterson Institute of International Economics. He sees as similar to the overexpansion of housing and consumption in the U.S., the overexpansion and excessive borrowing in Korea's corporate sector in the years preceding 1997. After the rescue in Jan 1998, the Korean currency recovered by rising 63% in that year. Did this mean the crisis was over, just as the Bear Stearns bailout leads to gradually settling markets this year? During 1998 the Korean economy sank into a deep recession, the economy shrank 6% in 1998 when it was used to growing at 8%. Nouriel Roubini, another economist, who heads RGE Monitor, a financial and economic forecasting service, sees it this way. First, the mortgage loan imbalances are set into correction mode mechanism, then second, the economy contracts from housing and consumer debt going in reverse mode, then the third effects come into place as this feeds back into the financial system in the form of defaults on industrial loans, municipal bonds, and consumer credit. Additional sequences are in finacial system distress and government and Fed response to set the corrective mechanisms in place, but to also reduce the distress to the financial system and ensure that it is safe. We are where the first effects have ocurred, but before the second and third effects which should take place sometime in 2008 and 2009. The importance of understanding this cannot be overstated for business, planners, and investors because conducting business in this environment or planning or investing will require special skills and temperament which are different from the skills and temperament required in the expansion mode if one is to produce good results....

Paul Singer, head of hedge fund firm Elliott Management and its unit NML Capital, has relentlessly pursued a case in U.S. courts involving collecting full payment on bonds from the Argentine government after its default on the bonds in 2001. Singer bought bonds with face value of about $170 million according to legal filings, but paid a price well below the original value. Elliott and other investors are now seeking $1.5 billion, including unpaid interest. Judge Griesa's ruling in a federal court in Manhattan blocks Argentina from paying bondholders who accepted an agreement for about 25 cents on the dollar from being paid $530 million in interest in July 2014. Argentina has to consider other risks in settling the dispute as more than the $1.5 billion as a one off payment is involved, because as Stevenson points out in another article (see link), the payment could run from $15- $27 billion depending on whether it then has to pay all holdout bondholders or all exchange and holdout bondholders at a higher rate. The result is an intractable dispute beyond the statement of honoring creditor rights, seen by a debtor country facing difficult finances in a different light. Serving as a reminder for Greece, Argentina, and other countries with chronic borrowing and debt history about the need for care and constant vigilance on state finances. In May 2012 Greece paid over $436 million in a one off payment to holdout bondholder financial firm Dart Management in a similiar bind, even as pensions were being cut and Greeks protested daily on Athens streets with over 20% unemployment (see link)....

Why he asks did the Obama administration not take the risks it took for "undeserving" recipients in the auto industry to provide significant help to GM and Chrysler and at the same not provide large scale and situation changing help to millions of mortgage holders who were under water? The housing crisis with millons of foreclosures depressing home prices has played a significant part in the lagging economic recovery. He points out that Obama economic advisors had read Rogoff and Reinhart's book "This Time Its Different," about the longer times it takes for a economic recovery after a housing bubble, and still made the mistake of believing economists who suggested that the stimulus by itself would be sufficient and that recovery was underway in 2010. Others in the Democratic party had pointed to the lack of focus on unemployment by the Obama administration. Why were such voices not heard?

The Labor Department's rate of labor underutilization is 14.8% of thepotential workforce, much higher than the 8.1% unemployment rate. Which means that a lot of workers are not able to make the fullest use of their skills. If unemployment stays high for a very long period some workers lose their skills and become less employable. THat could leave the floor for unemployment at amuch higher level. Something like this is happening now and stay with us as the unemployment rate grows and the underutilization of labor rate with it. Physiscists call it "hysteresis"., a kind of laggard impact of some sustained force. An example is if you squeeze a nerf ball for so long that it doesn't bounce back when you release it. Higher underutilization of labor which could hit 20% by 2010 at the rate at which job losses are ocurring of half a million a month, would mean pressure on wages and fears of deflation, lower tax revenues and fears of persistent deficits, less cash to invest and companies having less capital to invest leading to lower earnings. And falling behind the curve is what Krugman fears could be happening now, even with the large stimulus and budget of the new President, because of a series of problems ocurring at the same time and reinforcing each other. Portugal in 2012-2013 stands as a good case study of what is good and what is bad about austerity measures, about what makes sense and is needed and what does not make sense and is bad both in a fiscal sense and for growth. Patricia Knowsmann does a good job of bringing this out, from the hundreds of stories written about austerity vs growth in the media. During 2011-2012, the elected government of Passos Coelho has supported an EU-IMF-ECB program that reduced wages, raised taxes, privatized state owned companies and changed labor laws that reduced hiring by businesses. During this time the Portuguese have patiently accepted the program compared to other countries and the budget deficit is shrinking from 9.8% in 2010 to an expected 5% in 2012. The unemployment rate has gone up to 15%. Now a new plan by prime minister Coelho in September has created an uproar and sparked popular opposition to the austerity measures threatening what has been achieved in deficit reduction, including the credibility of the austerity program. The plan is to reduce the portion of salaries that employers contribute to the social security system from 23.5% to 18%, in the hope that employers would increase hiring. At the same time it increases the portion of salaries employees pay from 11% to 18%. Coelho was looking at Germany and Slovenia where employees pay more than 20% of salaries to Social Security. What he failed to look at was the situation in Portugal where workers and pensioners have lost about 24% of their income through wage cuts and tax increases. The new plan would reduce incomes even further. Portugal's small business owners expressed strong disapproval for the plan because it would mean a drastic drop in consumer spending. The president of a Portuguese shoe maker, Kyaia, with 600 employees, says it makes no sense to reduce companies contribution if the company can't sell enough shoes to keep its workers. Kyaia has already experienced a 25% decline in demand and its CEO Fortunato Frederico, says he cannot understand how a company can hire workers if demand declines. This impact on consumer demand and sentiment is a fact that policymakers cannot ignore throughout the eurozone as austerity measures are implemented, especially when demand has already declined to an unacceptable point. The move by Coelho ignored a study by Portugal's finance ministry and central bank that showed export businesses may be induced to hire from the savings in contributions, but the businesses serving the domestic market would simply take in the savings. The EU-IMF-ECB recognized this and suggested increasing taxes to pay for the reduction in employer contributions, which would also depress demand by reducing incomes further. Portugal's economy and business is not focussed on exports, small business makes up 97% of Portugal's companies and most of them do not export. The introduction of such a plan gives credibility to the idea that there is a transfer of wealth from workers to business under the austerity programs, which affects the credibility of the entire deficit reduction and competitiveness improvement programs. For Coelho it also means the strong opposition of a minority party in his coalition government and from members of his Social Democratic Party. Large demonstrations were held on Sept 15 in 40 cities in Portugal in the first large scale opposition to further austerity measures and the Coelho social security contribution plan. Capital markets in Europe also see a problem with such plans because it removes the essential element of popular acceptance of deficit reduction plans jeopardizing the entire program. After the failure to win popular acceptance in Greece capital markets see additional risks and failures as one too many for the eurozone. ...

Tom Wright shows the results of an examination by the WSJ of the operations of 1Malaysia Development Fund BhD, setup in 2009 for economic development. This report shows lack of transparency and use of the state owned and operated fund to indirectly help the ruling UMNO party and prime minister Najib Razak in the tight 2013 Malaysian general elections. The 1MDB fund is becoming a huge controversy in Malaysia as the former head of the UNMO party and prime minister for 22 years Mr. Mahathir Mohammed, and the opposition parties in Malaysia, are questioning the lack of transparency at 1MDB fund and misuse of funds. Prime minister Najib Razak is chairman of the board of advisors of the fund. The problem is serious because of the $11 billion in debt of the fund- and the need to reschedule debt repayments. The financial report of the fund of March 31, 2014 shows interest costs taking up half of revenues. A $260 million emergency credit was provided by the government in 2015, and a Abu Dhabi state fund provided $1 billion, in an effort to meet loan repayments. Moody's Investors Service and private investment funds see the government eventually coming up with a bailout of 1MDB. Malaysia's currency the ringgit has lost 6% of its value in the first 6 months of 2015, and foreign investors are taking funds out of the country. On the questions of transparency the WSJ examination shows a questionable deal with the Genting Group which owns a casino in New York, and $ 4 billion casino in Las Vegas, plantations, real estate, and power plants in Malaysia. In one deal between Genting and 1MDB, a 75% interest in a power plant near Kuala Lumpur was bought at highly inflated prices, according to the WSJ examination. Genting is shown to have helped the UMNO in the Najib 2013 election campaign. 1MDB has also raised money just before the 2013 election with a $3 billion bond offering arranged by Goldman Sachs in March 2013. The United Malays National Organization (UMNO) party which openly favors Malays has ruled Malaysia for all the years since independence from Britain in 1957. In the 2013 election a key battleground was in Penang state which went to the opposition Democratic Action Party, and the UMNO failed to get a majority of the vote. It held onto government through electoral rules that gave a higher number of parliamentary seats for the rural areas where UMNO draws large support. The situation in Malaysia is unusual because power has shifted to opposition parties in most of the countries in the region- Indonesia, Philippines following dictatorships, Pakistan and Bangladesh following military rule, India and Japan following a long spell under the Congress party and the LDP. Only in Malaysia and Singapore have the UMNO and the PAP party of Lee Kuan Yew held on for almost 6 decades, by keeping opposition parties weak and not allowing a two party system to develop. Indonesia, another Muslim country, has moved ahead with free and fair elections with the recent election of Widodo as president, leading to significant efforts to improve infrastructure development and other parts of the economy. Experts say healthy two party systems and free elections provide economic benefits by giving voters a choice between competing economic plans for the future, as is seen in the higher future growth prospects under new leadership for India, Pakistan, Bangladesh, Sri Lanka, Indonesia, the Philippines, and including Japan with the shift back to the LDP with Abe. Corruption, lack of transparency, and poor management of the economy, are major issues with entrenched parties. ...

According to Census Bureau data analyzed by the Pew Research Center, 6.1 million Hispanic children lived in poverty in 2010. The poverty line is defined as a family of four living on $22,314. Of the total poor children in 2010, 37.3% were Hispanic, 30.5% white, and 26.6% black. Hispanics were hit hard by the 2008-2009 recession because many are employed in construction and the hospitality industries or blue collar jobs. A majority of the Hispanic children were born in the U.S. 4.1 million have immigrant parents and 2.0 million have U.S. born parents. Of the total U.S. population Latinos are 16%, yet they comprise 23% of all the children in the country. With a quarter of America's children being Latino -and with these numbers expected to grow in coming years because of higher birth rates- the fact that many of these children are less likely to get a college education or acquire technical skills because of poverty levels, has serious implications for America's future competitiveness.

The support for the party is not broad grass roots based and some observers see it as a movement of the elite. It was started by Hamburg economcs professor, Bernd Lucke. Many party members formerly belonged to the Christian Democratic Union led by chancellor Merkel. Over two thirds of the members listed on the home page for the party have doctorates. The new party could create uncertainty about the outcome of the German by drawing votes away from Merkel.

It makes for good political rhetoric, but in reality the flow of money goes both ways. A lot of investments are made by American companies overseas. This time the flow of oil money because of high oil prices, from the USA and Europe to the Middle East is being recycled back to the USA in the form of investments in the US through small equity stakes in companies and more so through purchases of capital equipment and services to build Saudi infrastructure projects. The $500 billion investment plan over several years in Saudi Arabia is to build everything from new cities, aluminium plants, electricity generation plants and chemicals and plastics plants. The fears and rhetoric are overblown, as the USA also invests overseas with holdings according to the Treasury department of $6 trillion of foreign stock and debt. The acceleration of foreign investment in the US is to be seen in the numbers, as the dollar gets weaker, and its more advantageous for Canadians and Euuropeans to invest here. Last year $414 billion of foreign investors money went into buying stakes in American companies and building factories and purchasing stock, according to Thomson Financial. Thats up 90% from 2006 and represented one fourth of all announced deals. This year in just 2 weeks foreign investors poured $22.6 billion in just the first 2 weeks of January, and that represents one half of all deals. Shows how quickly the picture is changing. One way of looking at it is that Americans buy a lot of foreign goods and the money Americans use to pay for a lot of imports is now being returned to the USA in the form of foreign investments. Note that foreign investment is desirable because it brings new ideas and technology and new management methods to the host country from other countries. These foreign investors in many cases are able to make these investments overseas because they are good at what they do, having them in the host country benefits the host country and shakes up competition in the particular industry in the host country that is receiving the investment. This is why economies once relatively unfavorable to foreign investors like Japan and S. Korea are now passionately seeking foreign investment to make their economies thrive through the exchange and inflow of new ideas and ways of doing things. The same can be and is true for the USA. The other aspect is that most of the investment is still from countries like Canada, Germany, Japan, S. Korea which are big free trade partners of the USA. Manufacturing investment is heavily skewed to European and Japanese companies. Foreign multinational investment (Sony, Toyota etc) grew to $43.3 billion in 2007 from $39.2 billion in 2006 according to OCO Monitor, and will accelerate significantly as companies like VW and other German companies find it cheaper to build in the USA and shift more manufacturing here. To get an idea why the rhetoric is overblown Canada spent the most in buying American companies, $65 billion in 2007, according to Thomson Financial. Russia spent $572 million and India $3.3 billion. How will this improve the chances of the USA making it out of this recession? Five million American work for foreign companies in the USA. Of these one third are manufacturing jobs. These jobs pay about 30% more than jobs in American owned companies. Figures from Treasury Department. There will be more of these jobs as companies like VW build plants here. Roubini Economics estimates that an infusion of about $300-400 billion is needed for the USA to overcome the effects of the current mortgage and credit crisis. $414 billion was invested in the USA by foreign investors according to Thomson Financial in 2007, going up from something like $200 billion in 2006. If this pace continues becasue of some of the same underlying reasons as the weaker dollar, stronger economies overseas, then $200 billion additional investments this year would add that much to a stimulus package of $150 billion by one estimate, to provide a boost of somewhere around $350 billion. In the range of the needed boost. Companies like IBM and GE which have significant investments in India and China and investments in software or infrastructure industries that are growing rapidly or Caterpillar with growth in construction overseas, may keep growing through this downturn. This recession may hit selectively and differently, not be a complete hit to the USA economy, and could prevent it from going beyond 2009 with recovery in 2010. ...

The U.S. government has spent $18 billion on training and job-search programs, with 47 programs offering training for the year ending Sept. 2009, according to the Government Accountability Office. President Obama proposed spending $8 billion more over 3 years to train 2 million people for new jobs. In addition there are state and local programs which get federal funding. Lawrence Katz, a Harvard labor professor says the money is given out on a haphazard basis and does not have a good track record of matching the training to the job openings. Part of the problem is that the government leaves it to state unemployment offices to evaluate labor markets and help trainees decide on professions to prepare for. A better approach is now being take by getting employers to offer on-the-job training. This approach is being adopted by community colleges and the Labor Department to improve matching of skills training to job openings.

Analysis of 126 public pension plans by the National Association of State Retirement Administrators shows an average target rate of 7.68%. New York State Common Retirement Fund, third largest by assets, says it plans to drop the assumed rate of return to 7% from 7.5%. A drop of 1% boosts pension liabilities by about 12%, accoridng to the Centre for Retirement Research at Boston College. It means workers are required to contribute more to the pension funds for the same level of benefits, especially as lifespans grow and more Americans retire in an aging population. Other options are for states to cut payrolls and expenses. This is a positive step as it makes the assumptions realistic and improves the fiscal stability of the funds. The largest pension fund, California Public Employees Retirement System is considering dropping its assumption to below the current level of 7.5%. The lower assumed rates of return are not enough say critics, who cite the 3- 3.5% returns assumed in the 1960's for cash and bond based portfolios. The Laura and Arnold Foundation's Josh McGee says it is still not realistic. Retirement systems median actual return was 3.4% for 12 months ending June 30, 2015. Expert panel of actuaries and pension specialists says the right level for assumed returns is about 6.4%. Companies in the Fortune 1000 have already dropped the figure to 7.1%, from 9.2% in 2000, according to Towers Watson survey....

New rules by the Government Accounting Standards Board (GASB) and Moody's would show U.S. public pension funds as about 57% funded instead of 75% funded under earlier rules. This will open up an even wider gap in how much they have in the funds and their promises to retirees to about an estimated $2.2 trillion. This puts pressure on state and local governments to either reduce benefits for new hires, have workers increase contributions, or set aside more money from the budget. Local governments face the risk of credit downgrades and higher borrowing costs if no action is taken and finances are worsening. An example is Illinois retired teachers who earn annual pensions of about $46,000 on average, and do not participate in Social Security under state opt-out. Even under old accounting rules this pension fund had $37 billion of assets and $81 in future liabilities. Under the new rules the unfunded liabilities could jump to 83% by one estimate, from over 50%.
