An interview with the President in which he says "the only real regulatory approach I've been interested in is in raising fuel efficiency standards so we can wean ourselves off dependency on foreign oil." Mr. Obama is saying that his real desire is to be doing less, when is has had to do more. The key words he comes back to are rules of the road, transparency and openness. The government's role in his view is to set clear rules of the road, but not to so few rules that you have the kind of situation that ocurred to setup this bubble and the financial collapse. In his view the right rules won't stifle finnacial marketplace innovations, but allow a recovery that does not have any of the bad characteristics of the financial bubble. He wants to see a sustainable model of economic growth that is not dependento on a supply of foreign dollars, or high levels of debt, and looks to the dynamism of the free market for growth.

How Elizabeth Warren, a Professor at Harvard Law School, influenced economic advisor Summers and President Obama in their decision to form a Consumer Financial Protection Agency. She met with Summers recently and they have known each other for a long time at Harvard University. Warren has spoken up for consumers, and written several books and articles on the subject of protecting consumers, credit and economic stress. She was the chief advisor to the National Bankruptcy Review Commission and chairwoman of the Congressional Oversight Panel which acted as a watchdog over the TARP program. Ms. Warren says she first got the idea of a financial products agency while researching a 2003 book about middle class families who did well on one income, but now were having a difficult time coping with two incomes. She made the point that it wasn't overspending by many families that was to blame but poorly designed financial products. In 2007 she wrote an article in the journal Democracy about this idea of an agency to protect consumers of financial products. She says overhauling the regulation of financial products is necessary not only to help consumers make good decisions, but also help "make the market work." And she adds that the market "has been badly regulated" through a system of seven federal agencies, each of which has jurisdiction over some aspect of consumer financial products. See the other link in the WSJ of June 20, 2009, by Jason Zweig, which talks about the influence of a friend of Obama at University of Chicago Law School, Prof Sunstein, on the formation of a Consumer Protection Agency. Sunstein, and Thaler, a Professor of Economics at the University of Chicago, wrote a book "Nudge" which shows the impact of psychology and the behavioural element in decisions made by consumers. Sunstein and Thaler express the idea that there are advantages in having standard products that cannot lie to consumers, and are based on the "fair-dealing, openness and transparency" the President emphasized. An exceptional journalism story of what happened on Sept 16 and September 17, 2008, and the aftermath, by Pulliam, Rappaport, Lucchetti, Strasburg and McGinty, when Morgan Stanley stock lost more than half its value and was at risk of collapsing. What caused the collapse in price? This article shows how the biggest names in financial institutions were buying protection with credit default swaps, and as the price of these swaps skyrocketed on Sept 16 and Sept 17, the shortselling in Morgan Stanley's shares also skyrocketed. Shortselling on Sept 17 reaching nine times the normal, with 39 million shares sold short adding to the 31 million shares sold short in the prior two days, according to trading records examined by WSJ. It was at this point, on the pleas of John Mack CEO of Morgan Stanley, the SEC stepped in to temporarily suspend short selling. It is hard to clearly isolate the shortselling that went on for protection, from the shortselling for speculation, but hedge funds were involved and some of the shortselling was done to make a quick profit. Citigroup has faced the problem of losing half the share's value in a couple of days in the week of November 17, and shortselling in Citigroup's shares contributed to the collapsing stock. On Monday November 24, the government announced a rescue plan for Citigroup. That the uptick rule has not been reinstated as yet, means that when one looks back at this period a few years from now it will show errors in handling this economic and financial markets crisis were made, different from that in the 1930's, but with serious consequences. ...

Vernon Smith asks the question why when $10 trillion in losses were experienced in equities in 1999-2002 the financial system did not collapse, and in 2008 losses of $3 trillion in mortgages held by homeowners resulted in a collapse of the financial system. In the 2002 period the losses, he says, were borne largely by institutional and individual investors who largely owned the assets outright. In the 2008 crisis homeowners purchased about 90 to 100% of the housing assets on margin, and declines in value of 50% or more in the low price tier were seen for homes bought at the peak of the bubble. These losses were transmitted to banks and lending institutions. The consumption binge added to the debt of households. The result is that lending went down sharply for durable goods consumption, and this is seen in the decline of auto sales of 41% from Feb. 2008 to Feb. 2009. The collateral damage then occurs in retail and labor markets. This is similiar to how Ben Bernanke viewed the Great Depression crisis in an important paper- the inability of the financial system to perform its economic role of lending to households for durable goods consumption and to companies for production and trade. This understanding is different from the Friedman view of a contraction of the money supply, and the view that excessive speculation caused it. Bernanke's experience studying the causes of the Great Depression uniquely qualified him to address the causes of the global financial crisis of 2008....

Bond investors are looking to Japan for clues after the U.S. credit downgrade and two years of zero interest rates. William O'Donnell, chief Treasurys strategist at RBS Securities sees similiarities with what happened in Japan- short term rates near zero and long term rates headed down. strategists see the U.S. 10 year Treasury note dropping to less than 2%, from 2.23% today. Japan's 10 year Treasury note yields 1.05%. O'Donnell's forecast is for 10 year rates to be at 1.70% by mid-2012.

The Financial Stability Oversight Council puts out a study and recommendations on the Volcker Rule that will serve as a guide to drafting the rules for implementing it. The overall tone of the report is that regulators must be vigilant for ways in which banks may try to evade the rule. Mr Volcker said after reading the report that it is clear and straightforward in its effort to let banks know that you cannot hide proprietary trading in other activities.

Lessons from the Mexican financial crisis of 1994-95 with the collapse of the Mexican peso, and a massive government bank bailout and Mexico's biggest slump since the Great Depression. Guillermo Ortiz, now central bank governor, was finance minister at the time. He discussed things with Fed Reserve chairman Ben Bernanke, about the Mexican experience which could be seen as the first financial crisis of the global economy. What lessons can be learned? Ortiz says there comes a moment when something happens that leads to a general loss of confidence. Once this happens things can deteriorate fast. This happened when Mexico could not successfully manage the devaluing of the peso. For the USA this might have happened with the collapse of Lehman, which may have triggered a sequence of events leading to a general loss of confidence and banks fear of lending to each other and credit markets getting frozen. At that point Ortiz says its better to do too much than to do too little, as it takes a lot to restore confidence. "And don't be ruled by ideology, stay flexible and act decisively. Help those with mortgages they can't pay. Take stakes in troubled banks. Don't expect to turn a profit on government investment." How do you tackle mortgage workouts or modification. Vicente Corta who led Mexico's bank bailout program says "we tried fancy scemes that did not work. We ended up saying 'OK you pay half your mortgage, and we'll pick up the other half." Sounds similiar to what FDIC's Sheila Barr is doing on a small scale at IndyMac bank, basically " making mortgages affordable." And take stake of ownership in banks in exchange for injection of capital. Paul Krugman says the Bush administration earlier was reluctant to do this, thinking oh that is socialism, because they let themselves get into an ideological bind. Until Gordon Brown did just this in the UK with RBS and HBOS banks on Monday October 13, 2008. In that case because no on else came forward Britain took a majority stake. British finance Minister, Alistair Darling, stated that the British government was not in the business of running banks and that this was taking a necessary step to restore lending. The Mexican experince in this context is very instructive. It cost Mexico dearly in terms of political warfare about this, because once Banamex for example- to which the Mexican governmet gave money without any ownership stake- became healthy it was sold to Citigroup for $12 billion and the government got nothing. In Mexico Lopez Obrador and other politicians have created a running debate about this as totally unfair and it has been divisive for Mexican politics, making passing even basic legislation difficult. Ortiz now says take ownership stakes and if you don't forget about socialism you will have political fallout of a different kind when banks once healthy and profitable are on their own owing little to the government; just when the government falls short of financing the basic programs for the elderly, for children, for schools, for health care,and for collapsing bridges and roads that are falling apart, not to speak of funding shortfalls for Medicare and Social Security. So Guillermo Ortiz has some very useful advice for Ben Bernanke and the Fed and for Treasury and for the next President. Edmund Phelps of Columbia University was interviewed on Bloomberg today, October 13. He is a recent winner of the Nobel prize in Economics. He also believes capital injection into the banks- like other economist have suggested -is the key to getting the banks to lend. He thinks the auction process and buying up toxic assets is way too complicated and would take way too much time. He thinks keeping homeowners in their homes and reducing foreclosures is critical and thinks Martin Feldstein has some good ideas on this. See the links to Martin Feldstein. What if things still deteriorate? The government may have to nationalize or takeover some of the banks, he says. Gordon Brown has already taken over RBS and HBOS. What are some of the ways to improve things. One is that credit ratings firms he says have become almost oracular. Do they know what can happen in the future he asks. We have to rethink what it means to give a rating he says. And the U.S. financial institutions have to go back to doing what they should be doing in the first place, which is to finance investments in companies and business, and not homes and residential construction. ...

The $2 billion losses at Chase highlights the need for completing the Volcker Rule with language that prevents banks engaging in risky trading activities. Former FDIC chairman Sheila Bair says precise language is needed to clarify the defiinition of hedging after the losses by a single trader's complex hedging bet in London. Individual traders have too much authority in existing trading arrangements to make complicated bets in finanial markets. Large losses were incurred by Swiss bank UBS when an individual trader in London made risky bets in 2011, raising all sorts of questions about the bank's risk management systems.

Apple, Microsoft, Merck, Nike and other U.S. companies raised about $27 billion in the early part of 2013 with bonds yielding about one percentage point above U.S. government bonds. With the increase in yields in Treasury bonds following positive news from the housing sector, an improving U.S. economy and improving share prices in the stock market, corporate bond prices are declining. Apple's 10 year bond declined by 1.15% to 95.85 cents on the dollar. Analysis from William Blair shows Apple's 10 year bonds trading at 97 cents to the dollar if rates on 10 year Treasury bonds were 2%. At rates rising to 3% the Apple bond price would decline to 88.88 cents to the dollar, and a loss of 8.37%.

China's housing developers are increasing the issuance of high yield bonds in 2013. European and American companies have issued $120 billion in junk bonds for Jan-March 2013. Chinese companies issued $8 billion to overseas investors for Jan-March 2013, increasing from $2.3 billion in junk bonds issued in the same period for 2012, according to Dealogic. Yields are dropping. In the U.S. yields have dropped from an historical level of 10% to 6% on junk bonds. The same pattern is seen for China's junk bonds. Yields for bonds issued by Chinese housing developers have dropped from 11-12% to 7-8%. Investors are taking on higher risks on these bonds and the current yields do not reflect higher risk, as the bonds are issued from overseas subsidiaries for foreign investors. As with the bankruptcy of Suntech Power, foreign bondholders could lose everything. These junk bonds are not backed by the company assets in mainland China, and local banks and creditors in China come first in getting their money back. ...

The American Treasury Secretary who handled the 2008 financial crisis, Henry Paulson, gives the new US financial reform legislation an incomplete grade. His main concern is that the too-big-to fail risk in the US banking system continues, and without clear rules a lot depends on the regulators. He does not see higher capital requirements doing much to ease that problem, and sees another crisis in a few years as inevitable. Former SEC chief, Harvey Pitt, gives it an F for failure or an I for Incomplete. He sees it as a boon for lawyers, because it is not clearly written and leaves so many loopholes, to a degree that is simply astounding. He says it does nothing in the way of preventing another crisis. Does nothing for transparency, nothing for monitoring and action by regulators, all factors that led to the crisis of 2008. Nouriel Roubini gives it a C+, because it does little to fix the reasons why securitization failed and caused the crisis, and in this way will keep credit creation and expansion in a weak state. He sees this financial reform bill as a failed effort that is laying the ground for the next crisis, with little action in the "too-big-to-fail" area, a huge dilution of what former Fed Chairman paul Volcker had advocated in the Volcker rule, and no real impact on the risky trading of derivatives. Bill Gross of PIMCO gives his frank assessment in no uncertain terms. A D+ for this bill. It shows how lobbyists for the banks still control Congress he says. It would have been better to let Paul Volcker take charge completely, than to have the lobbyists dilute the critical reform proposals. Simon Johnson gives it the lowest passing grade at MIT, a B. The only large change he says, is the Kanjorski Amendment, which give federal regulators the authority to breakup the large banks. But he cautions that it may require another crisis for the regulators and Congress to "get it," and do what they should be doing....

A reminder from a veteran of investing about the enthusiasm and euphoria of Mr. Market, the term Benjamin Graham, author of the Intelligent Investor, used to describe the collective emotions of the people in the market during times of overoptimism when prices of shares have overextended and are overpriced. Graham warned of Mr Market in 1945, 1959, and in 1971, each time the market swooned and faltered. Zweig of the WSJ, points out data from Robert Shiller of Yale, the price/earnings ratio of the S&P 500 index jumping from 13.1 to 15.5 since March 2009, in 3 months. Ofcourse, this required aspecial disposition. Being well read and immersed in literature, mathematics and philosophy, helps to view things "from the standpoint of eternity, rather than day to day." And having a sense of detachment, a "certain aloofness," and "unruffled serenity." Graham mentions his internal equipment, his "embracing stoicism as a gospel sent to him from heaven." So Zweig again reminds investors on behalf of Graham as it were, and cautions about the mood swings ocurring lately from despair to a sudden optimism, which he describes as an insecure and desperate need to believe that things have taken a new turn when on closer examination things have only been papered over. Actually when one looks closely the credit tightening has eased by resolute action from the Fed and the Treasury and the Obama administration. But the underlying problem behind toxic mortgage securities remains at large. Private equity is being relied on to fix this problem in agovernment private partnership but no sigificant dent has been made in the toxic securities. Banks have made profits for one quarter, the outlook has improved and bank stock prices got a boost, but underlying problems remain. The loss in GDP this first quarter of 2009 compared to the prior year is 6% which is much better than the the 15-16 % drop in Germany and Japan, and 21% in Mexico. And the steep drops in unemployment are moderating. But large numbers of foreclosures continue with no dent in this in sight. And stimulus expenditures are only slowly trickling through, see the link to this. And the situation can only be described as improving but fragile....

Ann Lee a former investment banker and now adjunct Professor at New York University, gives us facts that show the smaller banks that lend to small and medium sized businesses in the country are being closed by the FDIC. According to ADP small business that employs between 1 to 49 people, accounts for 48 million jobs, those between 50 and 499 employees account for 42 million jobs, and large business for only 17 million jobs. Without access to capital these small and medium sized businesses will continue to layoff employees, creating a vicious cycle of falling credit and demand. According to Automatic Data Processing's August employment report large business shed 60,000 jobs, medium sized business 116,000 jobs and small businesses shed 122,000 jobs. These smaller banks says Lee have done most of the lending to small and medium sized businesses. And overall lending has dropped from pre-crisis levels. Treasury's Capital Purchase Monthly Lending Report shows that banks that received government money actually reduced loan balance by $54 billion. According to reports issued by major credit rating agencies $700 billion of asset backed securities were underwitten in 2007. In 2009 only $10 billion was issued. This has a significant impact in every area. Banks have no incentive to lend with all the bad nonperforming loans on their books. They only hope that over time renegotiated loan terms would enable to recover these loans. But this might take a decade says Lee, if this is similiar to other crises like the one in Japan. She says what the banks do to make money is to borrow virtually unlimited amounts from the Fed at near zero rates and earn money from the spread when they lend to the Treasury. Does our current banking system make sense she asks. Banks are not investing in economic activity, in real products and services,but engaged in agovernment backed shell game that enriches bankers at the expense of everyone else. She says that the banking lobby may prevail in preventing the nationalization of the banking system, but this will not prevent questions about the status quo and its assumptions from arising if the recovery and regulatory reforms fail. ...

Citing the drop in oil prices (with housing having to hit bottom at some point) and the stimulus package, Alan Blinder, says the recession should end by the 4th quarter of 2009. This is in sharp contrast to Ferguson's, Spence's, Roach's and Reinhart's view on the editorial pages of the NYT. The difference is whats striking. Ferguson, Roach and Reinhart say 3-4 years, Spence, is of a similiar view, if actions taken don't work the way they are expected to, and they don't put any dates down because too much is happening in the economy, with so much uncertainty. The titles of these three economist's pieces are also instructive, Beware of False Dawn by Roach, Rule of Four by Reinhart, and Spence's A Long Goodbye. Here is Blinder not only saying there won't be any surprises from now on (who knows for sure?) but also puts down an approximate time. He also ventures an exact impact of the stimulus, of 5% impact on real GDP in 2 years. With all that has gone wrong under Greenspan's leadership, one wonders about the credibility of being Vice Chairman of the Federal Reserve during Greenspan's time at the Fed. And as if to ridicule his own forecast he says without any hesitation: "But here's the rub. My forecast assumes that no other (big) shoes will drop. Sad to say, shoes have been dropping like rain." Whats the use of a forecast that has a remark like that tagged on to it, and how responsible is a statement that doesn't suggest caution, when businesses and jobs have been destroyed through overoptimistic forecasts and lack of decisive action. A case in point being General Motors, and the government and the American people are being asked to put $100 billion into General Motors. This is no time for reckless forecasts or for any but the most carefully thought through analysis. Lives and livelihood depend on it. Is this what the President means, when he talks about an era with a lack of responsibility in government and in companies, and those in leadership positions in the country, for their statements and their actions....
