U.S. Fed governor, Daniel Tarullo, said in a recent speech that U.S. financial institutions could be required to meet stronger capital requirements than the Basel international standards. The Fed is considering requiring the riskiest financial institutions to put aside 8.4% to 14% of capital. The Basel standards require institutions to gradually increase the capital cushions to 7% by 2019 from about 2% at this time. Less risky institutions would would have a smaller increase over the Basel standards- about 20% compared to the 100% increase over Basel for the riskiest institutions. Speaking at the Peterson Institute for International Economics, Tarullo said- "The regulatory structure ...should discourage systemically consequential growth or mergers unless the benefits to society are clearly significant." Tarullo said no one wants to see another TARP. Banks would have to build up their capital reserves using common equity and not other forms of less reliable capital such as contingent capital, where banks convert debt instruments into equity in an emergency. Tarullo emphasized the need for the U.S. to move beyond the Basel requirements, known as Basel III, because they are narrowly designed for individual institutions and do not adequately address the systemic risk. When there is a high degree of risk correlation among many actors in fast moving markets additional risks are created which require stronger capital standards. Tarullo said systemically important institutions have "no incentive to carry enough capital to reduce the chances of such systemic losses."...

Ring-fencing the retail operations of UK banks from possible losses in the investment banking activities was part of proposals by the Independent Commission on Banking in the UK. Now a parliamentary commission calls for periodic reviews of such ring-fences to ensure this separation is actually still in place, and not been diluted or otherwise removed by bending the rules to favor banks because of lobbying by the banks. It says "over time the ring-fence will be tested and challenged by the banks. Politicians too could succumb to lobbying from banks and others, adding to pressures to put holes in the ring-fence." The report emphasized that a lot more needs to be done to restore standards in banking, especially after recent reports of LIBOR and other revelations of market rigging and corruption. The emphasis in the report is for banks "to be discouraged from gaming the rules."

The high cost of fines is likely to affect recapitalization of UK banks. Fines for Libor-rigging and compensations for customers on Payment Protection Insurance may cost the UK banking industry about 20 billion pounds, says Nixon. Other fines such as the $1.9 billion fine for money laundering activities of HSBC have to be added to this. This means less money for meeting stronger capital requirements and for lending to business and households. Higher compliance costs will mean higher costs in future years. HSBC estimates of the anti money laundering systems are about $990 million a year. The Bank of England has raised concerns about the need for additional capital to safeguard British banks.

The FDIC with help from the Treasury would bail out the creditors and the counter parties in the event a large financial institution fails. And then the FDIC would collect the money from some 120 banks. This is the idea behind a Geithner- Rep. Frank proposal. But critics point are skeptical whether the FDIC can collect the money from banks, which would be too weak themselves in a financial crisis. One critic said it allows the government to spend another $1 trillion to bailout banks, and then perhaps in one year or a hundred years collect that money back.

Prof. Cochrane of the University of Chicago goes over the Federal Reserve's new "Enhanced Prudential Standards and Early Remediation Requirements" for big banks. He finds serious shortcomings in the Fed's proposals to regulate the largest banks. He points to the proposal that puts less than one dollar at risk for every 10 borrowed dollars as ridiculously low, and says the Fed is admitting it really does not know how to correctly measure and regulate credit exposure in today's banking system. The Fed's remediation requirements are basically ways to get regulators to take action early with "triggers," because regulators were slow to act in the last crisis. This is down to regulating the Fed, not the banks. As stated in recent editorials in the Journal, and supported by Daniel Tarullo at the Fed, the best way to protect the financial system is in having capital reserve requirements that are high enough and reliable enough for a crisis.

The Bank of England has expressed its strong disapproval of UK banks lobbying activities in Brussels to push for a dilution in Basel III standards. The British government and the Bank of England want to have the flexibility to set their own stricter standards and not to be bound by a relaxed standard set by the EU. The risk to British taxpayers is a principal concern. The Fed's own files, data from 21,000 Fed transactions over 2007-2010, are revealed in a kind of Wikileaks release. The data is available because of a transparency provision in the Dodd-Frank bill introduced by Vermont Senator Bernie Sanders. This editorial in the Wall Street Journal shows that banks on Wall Street received much more help than advertised. Goldman Sachs is shown to have used the Primary Dealer Credit Facility 212 times for an amount of nearly $600 billion. Morgan Stanley is shown to have used the overnight Fed lending program 212 times from March 2008 to March 2009. The Wall Street Journal editorial concludes that this makes it impossible for someone to argue that either bank would have survived the financial storm without the Fed's help. The same is true for General Electric. GE tapped the Fed's Commercial Paper Funding Facility 12 times for more than $15 billion And with the help of the FDIC's debt guarantee program GE sold $60 billion of government guaranteed debt. GE and Citicorp are shown to be the heaviest users of that program from November 2008 to Juy 2009. The overwhelming lesson, says this editorial, is to ensure that there is no repeat of this kind of situation. And the new Congress needs to tighten the too-big-to-fail criteria....

Peter Bernstein, colleague of Robert Heilbroner, economic historian, communicator and developer of efficient market theory and portfolio theory. He wrote several books on capital, risk and Wall Street and diversified investing. He like Heilbroner was a Keynesian, who believed government spending was critical to supporting the economy, and disagreed with Reagan. He believed that the deficit was not too large relative to the nations output, and government's role in the economy should not be curtailed. Government spending was necessary to a healthy market economy in Bernstein's view. His other point was that regulation of markets was needed to prevent a market collapse. His view was that the wealth and entrepreneurial energy generated by arising stock market were worth the risk. In a semimonthly newsletter he published for many years he said a week before he passed away at 90, that "with hindsight, most readers today would find our position in 2005 to have been a prescription for tragedy." He went on to say quoting Alfrd Tennyson, " tis better to have loved and lost than never to have loved at all. There was wisdom in Tennyson's words. Who can say he was wrong beyond debate? That would be asorry world indeed." Whats is interesting this that unlike many who get blinded to dangers such as selfinterested behaviour like that of the ratings agencies, the mortgage innovators who were more selfinterested than innovators, and banking executives interested in their bonuses, Bernstein, Heilbroner and others like him take positions on either side on the merits and on ethics, leaving out ideological bias. He is for financial innovation but is cautious at the same time, preferring to build theory he says. Its interesting that in 2005, he wrote the book "Wedding of the Waters: The Erie Canal and the Making of a Great Nation," a subject that another financial industry leader from that period, Felix Rohatyn, also talks about in his book "Bold Endeavours." There is a difference in the kind of selfinterested and reckless "innovation" of Mozilo, Prince and Moody's successors in the ratings agencies, and the innovation, watchfulness and entrepreneurial energy that Moody, Rohatyn and Bernstein have in mind....

In effect avoiding the tough choices of breaking up the larger banks or separating utility banking from trading desks of investment banks....

Mr Carney's calm demeanor and performance as head of the Bank of Canada, Canada's central bank, during the period before and after the financial crisis of 2008, and his 13 years of private sector experience at Goldman Sachs including handling of sovereign debt and emerging market debt, were part of the invaluable experience considered in the selection process for the next Governor of the Bank of England. Britain's chancellor of the Exchequer, Mr. Osborne, encouraged Mr. Carney to apply for the position. Carney is head of the Financial Stability Board, which has responsibilities to reduce systemic risk. This experience is also considered valuable because of the expanded responsibilities of the Bank of England, Britain's central bank, which now include overseeing and regulating British financial institutions. The Financial Services Authority was scrapped and its responsibilities placed in the central bank with the Governor overseeing a committe inside the bank that is in charge of regulatory affairs....
