The failure to address the problem directly in this manner in the first instance right after the collapse of confidence in the early days of October, and the lack of a backup plan of this type instead of the complicated reverse auction buyout of securities backup plan of Paulson, may have already damaged a lot of institutions and with the fall of Lehman set off a crisis of confidence across financial markets worldwide. ...

Jay Powell, a former US Treasury official, now a scholar at the Bipartisan Policy Center, says the fears of budget problems in US states are survivable, even though they will be difficult and painful. He does not see widespread defaults, the way Meredith Whitney has predicted. Kenneth Rogoff of Harvard University, says a major default would cause serious macro-economic dislocations. It would have impact beyond the US, in the European economies with serious budget problems such as Greece, Portugal and Spain. Analysts cite the following reasons why a widespread debt default by states and local governments is unlikely. Municipal bonds are held mostly by individuals, who own about two thirds of US municipal bonds, directly or through mutual funds. Most state and local government debt is long term, and does not rely on short term borrowing the way a Lehman Brothers did in the recent financial crisis. The states can raise revenues, as Illinois did recently. With the economy improving state tax revenues were up 6.9% in the fourth quarter of 2010, compared to a year earlier, according to preliminary data from the Nelson Rockefeller Institute of Government, Albany, New York. That said, the following reasons show that life will be difficult and painful for states and local governments. State budget gaps total at least $125 billion, as they look to the coming fiscal year, according to the Center on Budget and Policy Priorities. And no federal help is in the works, as it was in 2009. Far less of newly issued muni-bonds are insured today - 6% compared to 57% in 2005- according to the Bank of America Merrill Lynch. Insurers are still recovering from losses in the recent financial crisis. A massive supply of new bonds has depressed the market just as Dec 31 expiration of a federal program, Build America Bonds, which provided help to states that were borrowing. Investors withdrew $23.6 billion from muni-bonds mutual funds since November, 2010. Moody's Investor's service has listed the states that will need to issue bonds to fund current operations. California will borrow billions to cover cash flow needs, and Illinois is considering an $8.75 billion 'debt restructuring bond' to pay past due bills, and a $3.75 billon bond for contributions to its pension system. Because banks have only 1.3% of assets in muni-bonds any defaults will not affect their ability to lend. But the impact will be felt in the US economy and overseas. In the event there was a default, some analysts believe the federal government would find it hard to say no when the federal government said yes to AIG....

A $300 million retooling investment at Michigan Truck plant three years ago will make it possible for Ford to convert the plant to production of as many as 8 new models some from from Europe with a relatively small investment of $75 million. Michigan Truck Plant is in the midst of a 11 week shutdown because of unsold inventory of SUV's and trucks. Next spring Ford will move production of the Expedition and Lincoln Navigator to its Kentucky Truck Plant and then begin retooling the Michigan Truck Plant, with all of the plant's 1000 employees transferred next door to make Focus cars at the Wayne Assembly Plant where its adding a third shift in January. Truck and SUV plants in Kentucky and Mexico will probably undergo similiar makeovers at a cost of about $250 million each to rettol according to company estimates.

Damian Paletta of the Washington Post says that credit goes to Gary Cohn a former Goldman Sachs president, and head of the president's National Economic Council for the way he has quietly built up a group of leading experts on major initiatives of the Trump administration such as tax reform, infrastructure plans. Compared to the infighting and other problems in the first 100 days of the Trump presidency, Cohn is credited with building a core of ideas and experts that bring Trump more to the centre and with the prospect of winning Democratic party support. He has helped shift the president to set up a more balanced approach, less confrontational with China and not calling China a currency manipulator, getting support for the Export Import Bank, and more receptive to the Federal Reserve led by Janet Yellen. This report says an alliance of moderates is centering around Adviser Jared Kushner, Cohn, and in other reports Tillerson in foreign affairs is seen as being part of this group. On NAFTA the president has moved to a less confrontational approach with Mexico, which has helped the Mexican peso recover and improved prospects for the Mexican economy.  On infrastructure new ideas to find financing are needed and a plan to tax carbon emissions is intended to draw Democratic support as well as provide some of the funding. About $200 billion in taxpayer money and $800 billion from private investors is being discussed at the National Economic Council. This report says Cohn suffered from dyslexia in childhood, graduated from American University, and joined Goldman Sachs in an unconventional way. He shares a passion for deal making with president Trump, yet at the same time values the views of experts he has brought to formulate concrete plans for the way ahead. About 25 experts with extensive experience in government helped put together new tax changes, infrastructure plans, and international trade deal plans. His predecessor at the NEC, Gene Sperling, gives him credit for quietly pulling together the experts and doing the planning that the Trump administration now depends on. ...

Reliance's shares for its new IPO in the power sector fell 17% below the opening price of 450 ruppees. Instead of doubling as investors expected the shares closed at 372 ruppees for the power generation startup company of the Anil Ambani Reliance Group. Reliance raised $3 billion for the new company. Reliance sold 260 million shares to small retail investors for a 10.1 % stake in the company in less than 1 minute in mid Jan 2008. It closed for more than 70 times the the number of share offered. But the reliance name is no guarantee of rising share prices as new economic winds blow over Asia from the US credit and mortgage crisis, creating global effects of downturn in the economy.

Spain's prime minister Mariano Rajoy repeats his request that the $125 billion from the European Financial Stability Facility (EFSF), the eurozone rescue fund, be sent directly to recapitalize Spanish banks, instead of being sent to the Spanish government. Capital markets did not respond positively to the aid announcement and Spain's 10 year bonds yields were close to 7%, one point higher than before the aid announcement. Rajoy told the other leaders at the G-20 summit in Los Cabos, Mexico, that it is necessary "to break the link between risk in the banking sector and the sovereign risk," according to a Spanish official. The European Commission and some EU governments support this, but Germany remains opposed to such a move. Spain paid higher rates on 3.04 billion euros in short term debt financed on June 19, 2012. Spain plans to sell 2 billion euros of two, three and five year bonds on June 21. Part of the problem for investors is the lack of clear accounting and transparency of the total debt of regional governments in Spain, and bad loans at banks, which it is feared could be much larger than the $125 billion in rescue funds from the EFSF. This is a result of the housing and asset bubble in Spain of the last two decades since joining the EU. The $125 billion would take Spanish debt to GDP ratios to 90%, which is lower than Italy's but comes at a time of unemployment at over 25% and a declining GDP, increasing investor uncertainty....

Keith Bradsher's NYT interview with Raghuram Rajan, Governor of the Reserve Bank of India, comes when Rajan has come under criticism from the business sector and the small business support base of prime minister Modi's party. The criticism centers on the drop in oil prices since Nov. 2014, and Rajan's failure to drop interest rates at the Dec. 2, 2014 central bank meeting. Rajan says it was not clear whether oil prices would remain low for an extended period at the Dec. 2, 2014 meeting. Since then new inventory data, EIA estimates and OPEC policy guidance have confirmed low prices will remain for an extended period. Rajan lowered interest rates on Jan. 14, 2015, by one quarter of a percentage point. Under India's setup the central bank chief makes decisions on interest rates, compared to the decisions made by the Federal Open Market Committee at the U.S. Federal Reserve. Rajan says there is full understanding between the central bank and the Modi government economic team led by finance minister Arun Jaitley, Jayan Sinha, deputy minister of state for finance, and chief economic advisor Arvind Subramanium. Modi and Jaitley prefer to rely on the advice and policy direction of economic policymakers with long experience in the U.S. and international circles. Both Subramanium and Rajan bring this level of experience and expertise. Subramanium brings experience from his years at the GATT which preceded the WTO, the IMF, and the Peterson Institute of International Economics, and Rajan brings experience at the University of Chicago, and as chief economist of the IMF. Modi is a dilgent listener and policymaker giving careful attention to the best advice, making it unlikely that Rajan would be seen as a holdover from the administration of Manmohan Singh. Other criticism that the business sector has made of Rajan are as financial regulator in asking state banks to increase collateral required from large business firms for large bank loans. Rajan points out the need for business to bear the costs as well as the benefits of taking risks. Under previous governments the state banks allowed large firms to keep their holdings at companies even when the risk taking resulted in losses. Rajan has also not tried to reverse the sharp decline in the rupee, which hurts business firms which took on dollar denominated loans. Rajan has instead followed policy of building up the reserves by buying dollars. The reserves were depleted in 2013 by a policy of currency interventions to reverse that decline. Inflation in India reached 9.9% in Dec. 2013, with policy of the central bank under Rajan set to bring it down to 8% in 2014, and below 6% in 2015, so that India could get out of the trap of persistently high inflation with slow growth. This is critical for a new Indian success story. A goal set by Rajan in Oct. 2012 when he was appointed as central bank chief, was to increase foreign investment and encourage new business so that India was no longer dependent on large companies for growth. This is also critical for a new Indian success story, as the Modi administration and the central bank are both keenly aware. Just as Bernanke and now Yellen at the U.S. Fed face criticism for quantitative easing monetary policy, focus on the high long term unemployed, and not focussing on inflation- with their focus on the long term economic recovery in an environment of low inflation below 2% in the U.S.- India's Reserve Bank faces a different kind of criticism for careful and prudent policies to ensure long term growth....

As only 8 out of 90 banks fail in E.U. stress tests, there is considerable skepticism about the rigor of the stress tests in July 2011. All the banks are relatively smaller banks, with five in Spain, two in Greece and one in Austria. The failed banks have a total capital shortage of 2.5 billion euros. Analysts had expected over 20 banks to fail and requiring tens of billions of euros of capital injections. The 2010 tests had experienced the same criticism, with seven lenders failing and a capital deficit of 3.5 billion euros. European Banking Authority officials concede the lack of sufficient rigor in the tests and attribute this to conflicting political pressures from regulators and banks. EBA officials say their main usefulness is in the added transparency and information it brings. In the 2010 stress tests each bank had to show 149 pieces of data. In the 2011 tests this went up to 3200 points of data about exposures from government debt to derivatives. EBA Chairman Andrea Enria put it this way: "There is this perception that there are things hidden under the carpet, this will help the market to make up its own mind." About 1000 pages of documents were released by EBA to analysts, investment bankers, and investors after the tests....

Economic growth in India has slowed to 6.9% for the June to September period 2011, compared with the prior year, according to a government report. The sequence of rate increases by India's central bank have failed to slow inflation, and foreign investment is declining. Economists now forecast growth at 6% for 2012, a low rate of growth for India, which has a growing population approaching 1.2 billion people and serious infrastructure problems. This creates a scenario of stagflation- high inflation and low growth. The fears are now for a combination of high government debt, infrastructure issues, and lack of foreign investment. This is leading to moves by the Indian government to bring up long delayed efforts in the area of opening the retail industry to foreign investment. And lifting quotas on foreign ownership of Indian bonds, allowing foreign pension managers into India. The value of the Indian currency has declined 15%, in 3 months since August 2011. The eurozone crisis and the combination of slowgrowth and high unemployment in the U.S. are leading to foreign investors withdrawing from emerging markets, with a sharp impact on India. A combination of domestic and international factors are hitting India after two decades of high growth. ...

Bayer AG CEO Marijn Dekkers talks to the Journal's Geoffrey Rogow about the company's pharmaceuticals business and job retention. Dekkers says profits are reduced by the tight budgets of European governments and the pressure on pricing. He cites the 16% mandatory rebate in Germany on prescriptions. For Bayer diversification through the chemicals business offers a way to handle the ups and downs in the pharmaceuical business with patent expiration. He is not interested in acquisitions because of the high premium involved and the difficulty of recovering this for investors. Bayer like other drug companies has extensive operations in China. Bayer is training salespersons in top and second tier Chinese cities. It has a program to train 10,000 physicians in rural areas of China working with the local government. Dekkers makes an interesting point about jobs and job retention in the U.S. He says a lot of jobs were outsourced in the 1990's and its difficult to bring them back. Germany has done a better job with job retention with "kurzarbeit" and other programs working in partnership with industry. In his view this could have been managed better in the U.S. with active programs such as this in the last two decades....

GM says it will end traditional pension contributions and instead use a 401 (K) plan. GM's pension plan was underfunded by $8.7 billion as of Sept 30, 2011. GM will also freeze salaries for 26,000 salaried workers. Salaried workers will get an extra week of vacation. GM's 48,500 UAW union represented hourly workers will receive bonuses under a formula dependent on profitability and quality. Salaried employees will receive smaller bonuses because other metrics such as free cash flow and earnings before interest and taxes, and not just profit, are used to determine bonuses. GM's management sees GM as not having enough margins to reduce risk to the level it should be. The pension shortfall and the losses in Europe are also on their minds. Margins at GM lag behind compettitors. GM's margins are at about 6%, compared to Hyundai and BMW having margins of 10% in 2011. These changes come as GM plans to show a record profit of $8 billion in 2011. Management sees no room for complacency after the missteps in the last decade leading to the government bailout. A strategic decision made by GM in 2011 was to reduce the overhang of high inventory by reducing production, changing the way GM operates now compared to the years before bankruptcy....

Feldstein points out that Obama economic plans missed the real target, which was on the home front where it came down to addressing the problems of 15 million homeowners under water- with mortgages exceeding the value of their homes- and lack of solutions to deal with the $1.5 trillion in troubled commercial real estate loans. Administration plans really did not help more than a couple of hundred thousand homeowners to reduce their monthly mortgage payments. Getting banks to start lending again by selling impaired loans to nonbank investors, also failed to work, as banks were reluctant to do so and reduce their accounting capital. Health care legislation simply distracted attention from the real problems. See the links to Feldstein's repeated insistence that the new administration (and even during the late stages of the Bush administration) focus on these problems. Health care legislation that passed simply would not control the increase in health care spending, that the public correctly perceived as the real problem if the other health care issues were to be resolved. Instead Obama's health care legislation offered to increase the deficit to unsustainable levels, with no solutions to more pressing home front problems in sight. European banks hold $147 billion of Portugal's assets and $117 billion of Greece's assets. The banking systems of Euopean lending countries are heavily exposed in the event of a sovereign default which is why it is in the self interest of Germany and France to come up with an aid package that restores confidence in financial markets, to avoid a direct hit to their banking system. Because of the ineptitude of Europe's decisionmakers, especially Chancellor Angela Merkel, private investors will not play the role in helping roll over Greek debt at tolerable interest rates that they could have played. With the now larger aid package of $160 billon there are still concerns from other angles. One is that debts of Greece will continue to grow- hence the three year aid plan. Analysis by the Economist suggests that the Greek government debt would rise to 149% of GDP by 2014 even with an aggressive budget deficit reduction of 12 percentage points (excluding interest costs). This assumes an interest cost of 5% in the aid package. In an average year Greece needs to refinance 40 billon euros of its debt and $70 billon is needed to cover cumulative budget deficits till 2014, hence the need for the IMF to step in and the nervousness in financial markets. ...

Brazil's currency, the Real, moved up to 1.7 per 1 US dollar, on the eve of the Presidential election in the first week of October 2010. Brazil's overnight interest rate of 10.75% attracts speculative foreign capital in the carry trade, where investors boorow cheaply in the US and Japan and invest it in Brazil. The central bank has kept these rates high to finance a current account deficit of $46 billion in 2010 -which is forecast to hit $60 billion in 2011- and to finance a high level of government spending. This spending is likely to continue with Ms Rousseff as the new President, as Rousseff plans to invest in infrastructure such as bullet trains and river dams, as well as the FIFA world cup and the Olympics. Government spending has increased by 18% so far in 2010. Exporters are affected by the artificially high value of the Brazilian real. Goldman Sachs economist, Alberto Ramos, says the real is overvalued by 55% compared to its fair value of 2.65 to 1 US dollar, based on a computer model that incorporates factors such as trade, inflation and productivity. Sao Paulo is already the most expensive city in the Americas, according to one survey....

The U.S. FDIC voted on March 29, 2011, to propose new rules that will require banks to hold at least 5% of the credit risk on securities backed by mortgages. During the mortgage crisis banks were able to sell packages of risky mortgages to investors without having some stake in the loans, leading to speculative behaviours. This proposal was mandated by the Dodd-Frank Act and was voted unanimously at the FDIC. Because the proposal does not apply to securities carrying a government guarantee, which is 90% of the market today, this will not have an immediate impact. Some mortgages are excluded- under one proposal mortgages where a borrower puts a 20% down payment would be excluded, and borrowers would have to meet an income threshold, and be current on all loans. The proposal is a joint effort of the FDIC, and the Securities and Exchange Commission. The idea is to have securitization to occur in an environment where the issuers of securities backed by mortgages have some skin in the game. Securities experts commented favorably on the rule and the proposals. The presence of such a rule would clearly have changed the behaviour of mortgage securities issuers in the U.S. 2008 subprime financial crisis....

Microsft acquires Skype for $8.5 billion. EBay bought Skype in 2005 for about $3.1 billion, then took a charge of $1.4 billion for the acquisition in 2007, after failing to make a fit for it in EBay. Only 18 months ago EBay sold a 70% stake in Skype to a group of investors led by private equity firm Silver Lake Partners. That deal valued Skype at $2.75 billion. This suggests that Microsoft's Steve Ballmer is paying a steep price for Skype. This is especially true because Skype has failed to bring in many paying customers. Losses were $7 million last year. Skype has 170 million users but most of the calls are made free between computers. Increasingly its use is as an app on smartphones so that users do not have to pay higher fees to wireless carriers for calls. How Microsoft integrates Skype into its own products and how it makes the acquisition work is a challenge for Microsoft. Because of Microsoft's purchase, EBay will end up making $1.4 billion profit on Skype. Skype is based in Luxembourg, and Microsoft will use cash it holds overseas for the acquisition, money that could not be repatriated to the U.S. without paying taxes of more than 30%....

American companies on the Standard and Poors 500 stock index are sitting on a pile of cash-estimated at $960 billion. This includes undistributed foreign earnings that would incur 35% taxes if brought into the U.S. At the same time companies are hoarding this cash, using some of it for acquisitions, and only gradually increasing dividends. The dividend payout ratio- the percentage of earnings paid out as dividends- is at 28.9% for the past 4 quarters according to Standard & Poors. The dividend payout ratio was 46% for three decades since 1936, and 52% for the last two decades, according to Standard & Poors. Zweig cites Benjamin Graham who stated that companies should pay two thirds of dividends to shareholders. Why? Because shareholders can make better use of the money. With too much money companies tend not to make the best productive use of capital. One example is Microsofts's purchase of Skype at $8.5 billion, considered inflated by many analysts. Graham stated that when the companies are not making productive use of the capital it is appropriate to expect that it be returned to shareholders in the form of dividends. At the 50% ratio one dividend fund manager says companies could return $207 billion to investors. ...

Share of mortgages at least 30 days past due declined to 6.39% in the 4th quarter 2013, down from 7.09% a year ago, according to the Mortgage Bankers Association. Foreclosure inventory declined to 2.9% for 4th quarter 2013. Three fourths of the troubled loans are from the period before 2007. The improved economic situation and lower unemployment has helped. Also helping is the increase in prices, with home prices up 8.4% in Dec. 2013 over the prior year, according to Black Knight Financial Services. The price increase has reduced the number of homes "under water"- owing more than the homes are worth- from 19% in Jan 2013 to 11.4% in October, according to Black Knight. Banks have also tightened their lending practices. The progress is uneven with California and Arizona, some of the worst hit states doing better in 2013. Judicial states such as New York and Florida, where courts have to approve foreclosure by banks, are making gradual improvement. About 1.5% of California homes were in foreclosure by the end of 2013, compared to 8.5% in Florida, according to MBA. In 2014 price improvements are expected to slow, and the 10% of homes in various stages of delinquency or foreclosure still remain as a hangover from the housing crisis that slows U.S. economic recovery....

Airbus CEO Fabrice Bregier, says Airbus is set to double its profit margin by 2015 through improvements in efficiency and management. In 2012 EADS Airbus unit showed an operating profit margin of about 4% on sales of 39 billon euros, compared to Boeing commercial airplane division operating margin of 9.6% on sales of $49 billion. Under the 51 year old French engineer Airbus is redoing the way it makes planes, giving factory managers more freedom to make decisions, and bringing an "entrepreneurial spirit" to the company. Each plant is treated as a small business, and Bregier says the fact that the planes are complex does not mean that one needs to be complex in doing things. Airbus parent company EADS stock has risen by 50% in the past year with shares at 42.84 euros on June 14, 2013. The reduced stakes of the French government and Daimler AG in EADS has increased the amount of freely traded shares to 72% from 54%, increasing pressure from investors for better performance. Airbus has 150,000 employees and subcontractors and changing the culture in the organization is a difficult task. JP Morgan Chase bank's tentative deal with the U.S. Justice Department includes agreement that the bank will not face penalties for the problems at Washington Mutual and Bear Stearns, financial companies acquired during the 2008-2009 financial crisis. The failing firms were acquired at the urging of federal regulators and management at JP Morgan sees holding the bank responsible for the culture and behaviour of management at Washington Mutual and Bear Stearns as not a fair response of regulators. What the deal does do is include provisions for covering losses of investors. Of the $13 billion legal settlement JP Morgan will provide about $3 billion for institutional investor losses on mortgage bonds issued by JP Morgan, Washington Mutual and Bear Stearns. $4 billion goes to the Federal Housing Finance Agency, for misleading the regulator about quality of mortgages sold to Fannie Mae and Freddie Mac. Another $4 billion goes to homeowners for losses suffered. $2 billion relates to penalties for JP Morgan's own behaviour during the years leading to the financial crisis. Attorney General Eric Holder and the Justie Department see the settlement with JP Morgan Chase as a template for action against other banks for behaviour leading to large investor and homeowner losses following the 2008 mortgage financial crisis....
