Upward mobility in China was weak and income growth for average workers sluggish during the years before the coronavirus outbreak. In this sense China is similar to the U.S. and Europe where upward mobility gains after the second world war were lost in the last 30 years partly from the loss of manufacturing to China. It is much worse now as the effects of the coronavirus lead to drops of as much as a third in income for ordinary workers. Lower income workers, the vast majority of Chinese numbering hundreds of millions now suffer from lost work or diminished wages. Small businesses cannot afford to pay the salaries paid before and as workers dip into savings or increase borrowing the retail spending is taking a hit. As a result economists see a vicious cycle of lower spending and lower incomes for the hundreds of millions of ordinary workers in construction and smaller businesses. Some small businesses could just close down because of weak demand affecting the economy over the long term. Before the coronavirus China went over three decades from being a Communist country with relatively equal distribution of wealth but lack of growth and technological development to a capitalist country with the structure of state control of the economy from the Communist period. The result is that 1% of the people control 33% of the wealth and the bottom 25% having 1% of the wealth, according to a 2015 Peking University study. China's president Xi Jinping, head of the Communist party, tried to reverse some of these trends by attacking corruption and making changes that began the task of reversing decades of unequal distribution of wealth under state sponsored capitalist growth. Investments were made in rural medical care, infrastructure and basic services. This did not have much impact because much of the pattern of growth over three decades continues including the housing bubble.  With coronavirus the trend is set for even more unequal distribution of wealth as many workers at the bottom half of the population in incomes either lose work, or see drop in incomes as businesses that hire them struggle from shoe factories to other retail business. Reports of informal economy and street markets in Chengdu in western China and bringing this part of the economy back by the state are effort to get people work in other ways. Researchers estimate that China's bottom 60% of household in incomes lost about $200 billion in income in the first half of 2020. In May premier Li Keqiang said 600 million people in China earn only about $140 a month. Many who lost income or jobs do not have support from the government as China lacks a program of comprehensive unemployment insurance as in Europe and the U.S. to help people get over bad times. 300 million migrant workers are particularly vulnerable to loss of income and dipping into savings.   ...

The Dutch had their tulip bubbble, the Chinese have their Pu-er tea bubble which has just burst. It was a pure speculative bubble with speculators cornering the market and bidding up the price of tea in Yunnan province on the Burmese border. From 1997 to 2007 the price of these green tea leaves from Yunnan- that make a fermented brew called Pu-er- wentup from $15 to $150 a pound. Actually a group of manipulative buyers drove prices up. Production doubled from 2006 to 2007 to 100,000 tons. Unlike other teas this tea is said to grow better with age and is packed into compressed cakes for transport. Now prices of this tea have collapsed to $3 a pound. Russia had its own experiment with unbridled capitalism, now China is struggling with the effects of the aftermath of its own unbridled capitalism.

This editorial in the Economist points to the long term effects of a crash in China's stock markets. This would reduce access to equity markets for corporate funding. It would pose larger risks because of the increase in total debt in the Chinese economy from 150% in 2008 to more than 250% in 2015. The fallout would not be as large as in the U.S. after a stock market bubble collapsed in the U.S., because market capitalization is about 40% of GDP, and households have put about 10% of their wealth in stock markets. Coming at a time when China's economy is slowing, and it faces other problems such as addressing pollution, healthcare and other issues, this could lead to a further slowdown for a prolonged period. Most economists from Krugman to Summers, say China is no exception to basic rules of finance and economics. The indexes have accelerated in the past year- CSI300 index of China's largest mainland stocks doubling in the past year, and ChiNext market for startups tripling in the past year, and at P/E ratio of 140 times prior year earnings. 4 million new brokerage accounts opened in one week of April 2015, and a study shows about 66% of people buying stocks for the first time have no schooling beyond the age of 15. Margin financing has increased to 2 trillion yuan or $325 billion. Clearly unlike the U.S. investors and stock market authorites have not experienced the collapse of a bubble with all the economic distress for a prolonged period....

New restrictions were placed on housing buyers in Beijing and Shanghai, in an effort to cool housing prices. Beijing municipal government now allows unmarried persons to buy only one home, increases the minimum down payment on a second home, and puts a 20% capital gains tax on sellers of homes. In Shanghai a similiar tax was placed. The tax replaces a 1-2% tax on housing sales. A government survey shows housing prices up 3.1% in Feb 2013. The central government is preparing a national property registration system by the end of 2014. This will make it possible to place annual taxes on residential property.

The huge risks the misallocated stimulus capital from real estate speculation poses for the Chinese economy. China's government rapidly expanded lending after the 2008 global financial crisis. One estimate is that about 10 trillion yuan in new loans were made in 2009, over twice the amount of 2008, expanding the loan portfolio and money supply by one third. A major problem is vacant homes as Chinese put their money in second homes as an investment. Chinese are not investing in the stock market because of the volatility, and with the low yields in bonds and banks money is going into real estate. According to a Morgan Stanley economist, about 25-30% of private commercial and housing space is vacant. This happens just as middle class Chinese are being priced out of the housing market. Prices went up by 12% in the housing market this year according to the China National Bureau of Statistics. Couples wanting to leave their parent's homes find it difficult to do so. The 3000 delegates at the annual China party Congress and premier Li Keqiang showed support for President Jinping as the Congress makes changes to the constitution. The constitution was amended to include a reference to Mr. Xi's political theory, that the Communist Party would lead the country as it implements socialism with Chinese characteristics, creating a new anti-corruption commission that has party oversight of all public servants. As Mr. Jinping, 64 years,  begins his second five year term, to ensure continuity and stability the clause in the constitution that limits a president to 2 five year terms was removed. Wang Chen is the Congress vice chairman and he led the anti-corruption campaign in China that firmed up popular support for Jinping in China. Wang Chen explained that the term limit changes were designed to bring presidential tenures more in line with Mr. Xi's other positions as Party chief and military commission chairman, positions with more power and no formal term limits.  The process is part of government restructuring that puts the Communist Party more in charge of decision-making.   There was some instability under the administration before Jinping and growing corruption had undermined confidence in the Party, just as China's economy was slowing, with a bubble in real estate, high debt to GDP and need to pursue a soft landing for the economy. The present effort say some delegates including the president of Haier Appliance, is an effort that stable economic policies can be pursued to ensure China's future as its society ages, and the need to complete modernization in parts of the country that have not seen the gains seen in the coastal regions. And that corruption does not undermine the party's credibility to lead this change. The huge economic problems China faces, bigger now from a public interest perspective of pensions, social security in the Chinese context for an aging society, bringing the rapid development of the coastal regions to the interior of the country, housing, the high debt to GDP ratio, and need to ensure good economic growth to provide a stable economic foundation, may have led to a sense that a stable political foundation was needed to ensure this takes place. Political stability was affected during the previous Hu Jintao administration with the Bo Xilai episode when the party unity was affected as "some  party cadres and leaders were giddy and feverish on the waves of the market economy" as Jinping put it at Central Party School in 2013. Mr. Jinping grew up amid such tensions as his father a senior party leader went out of favor first with Mao and then with Deng after the Tiananmen protests. This instability in the country that affected economic progress is part of the experience of older Chinese leaders and affected their perception of events from memories of this period. Some of the media coverage on this topic can be misleading, as it is important not to forget that China suffered for 2 centuries in the nineteenth and the twentieth century -with British invasion in the nineteenth century and Japanese invasion in the twenty first century followed by the chaos of the Cultural Revolution before finally finding a way out of poverty and backwardness in the final decade of the twentieth century and the first two decades of the twenty first century.  ...

China Investment Corporation, China's sovereign wealth fund is expected to issue upto 28 billion in bonds to help recapitalize China's state owned banks. These banks face the prospect of increasing bad loans as a result of the hectic pace of bank lending in 2009-2010. Loans guaranteed by muncipal governments are estimated at 7.7 trillion yuan, or 17% of overall lending, about 50% of these loans face uncertainty in the event of falling housing prices, and 25% are bad loans. The recent IPO of Agricultural Bank of China raised funds, but the environment for raising money in this way does not look good, as information is spreading that these banks face large loan losses. The bonds from CIC would be picked up by state controlled companies. Yet these state controlled companies are engaging in the real estate speculation, as reported by David Barboza of the New York Times and Peter Coy of Business Week. In a down cycle things could get much worse as a state sovereign fund is selling bonds, state controlled companies would buy these bonds, and state controlled banks are expected to be recapitalized making a complete circle....

Rising food prices in China have pushed China's consumer price index to a two year high of 5.1% in November, 2010. Rising prices of cooking oil have hit Chinese who live on small incomes the hardest. Food represents about one third of the CPI, but it accounts for 75% of the index's rise. Chinese housing prices have gone up significantly making it hard for new homeowners, now that food and fuel prices are following. The National Developmment and Reform Commission announced a 3.77% rise in retail gasoline prices, to about $3.50 a gallon, an increase of 11% in about one year. Wholesale soyabean oil rose 23% in 2010 to about $1451 a metric ton, with most of the rise since July. China's government response was to impose price controls, asking the largest producers to cap retail prices through March 2011. It also quintupled the fine to 5 million yuan, or $750,000. And the government auctioned off millions of metric tons from its strategic national reserves in Xinjiang and Shandong. But price controls are discouraging production. One mid-size producer in Shanghai, says he has deactivated half his plant, instead off maximixing output ahead of the Lunar year in February. His warehouse is filled with 20,000 boxes of unsold oil, with the production date Nov 23, around the time price controls went into effect and a large grocery distributor halved his order. Edible oil is the third biggest packaged food outlay for ordinary Chinese, after yogurt and milk, and it has a big impact on the lives of the average family....

Is the market in S. Korea reflecting the bursting of the housing bubble in the USA, or is it simply a result of the Roh government's new taxes and rules for real estate such as the capital gains taxes of a shigh as 60% and the restriction on loan size so that monthly payments do not exceed 40% of monthly income. If its the new rules then it must be true that the crisis in the USA must have made the pause from the Roh measures give the market time to reflect. One factor is the oversupply from the building boom especially since the new housing had become increasingly unaffordable to average South Koreans at 100 time average income a 3 bedroom apartment cost $2 million in Seoul. A real estate Professor at Konkuk University estimates that about 1 million units will come onto the market by 2013. 2013 thats because the construction has continued even as sales have come to a near halt. Apartment prices have gone up 3% in 2008 compared to 93% in the last 5 years according to Kookmin Bank. What does this mean for the other Asian markets such as China, India and other Asia. Its not just speculation thats disappearing, but is there a sense that the market for Asian goods in the USA, especially for export powerhouses in Asia such as South Korea, is taking a hit from the credit and housing crisis in the USA. And if thats the case what does this mean for other Asian housing markets in bubble mode, consider this a Early Warning Link. Korea overcome fears about the economic future. Local investment companies were allowed to borrow beyond their limits after the financial crisis of 2008. There are about 8000 local investment companies (LIC's) and they were used during 2008-2010 to get funds quickly to projects. The LIC's borrowed for local governments, and borrowed extensively to build roads, railroads, power plants, and other infrastructure and buildings. Northwestern University Professor Shih has followed this carefully, and estimates LIC debt owed to banks at $1.68 trillion, or 34% of China's GDP. Some of the banks have collateral in land, but many banks are relying on the ability of the local governments to pay back the loans. And some of this is in money losing projects.

Huaxi, Jiangsu province, a few hours car ride northwest of Shanghai, is a village of 2000 residents. It has built a 74 story skyscraper, with a concert hall and a revolving restaurant. The village residents have joint ownership through Jiangsu Huaxi Corporation with the companies 2009 report claiming it has investments in businesses that return 50 billion renminbi or $7.7 billion in income. About 25,000 workers, mostly migrant workers, are said to be employed by the village. These workers work and live in an area outside the village. The whole story appears to be more that a bit bizarre. There is no other information on where this money is coming from and who is managing it. If anything this kind of story suggests how inflated and bizarre the property market in China has become. Even the word bubble may be understating what is happening. A massive misallocation of capital is taking place with the lack of transparency and corruption making this possible, which will very likely affect long term development....
