How Martin Feldstein weighs the risks of inflation and of moral hazards in helping those who fueled the subprime crisis with their mistakes with the risks of a sharp downturn, and what thoughts he has on the issue of lowering rates just as the Bernbanke Fed prepares for its policy meeting September 18, 2007. He looks for a cut starting from the current 5.25% to 4.25% or even less depending on the situation as it evolves. Feldstein gives a measure for household wealth that will be lost and what will be lost in consumer spending as a result. His measure is for a 20% cumulative fall in house prices that would reduce household wealth by $4 trillion which would impact consumer spending by about $200 billion, thats about 5% consumers would spend more if they had that $4 trillion. This works out to about 1.5% of GDP which he suggests would tip the US economy into a recession. This is not counting the loss of access to spendable cash that the consumer has used for the last decade in terms of mortgage equity withdrawals which totaled $9 trillion this last decade and financed a lot of the sustained consumer spending, these mortgage equity withdrawals to finance spending would decline significantly in the new conditions. In addition with more defaults and falling prices in a vicious circle the process could accelerate quickly, further impairing the portfolios of banks and financial institutions causing some to collapse. ...

The US economy is growing at a much faster pace than Europe or China in the last quarter of 2021- at 7% annualized growth in the fourth quarter up from 2% in the third quarter, according to Federal Reserve Bank of Atlanta. This compares to 2% in eurozone and 4% in China. Major US ports such as Los Angeles are processing 20% more container volume in 2021 than in 2019, while Rotterdam and Hamburg are almost flat compared to 2019 level. Consumption of durable goods has jumped 45% above 2018 levels in the US, only 2% in eurozone, according to ECB data. The factory gate prices in China are far outpacing the consumer prices in China, suggesting weak domestic demand and strong foreign demand. Lars Jensen, head of network at container ship company A.P. Moller-Maersk says the global supply bottlenecks were started by this surge in US demand with more ships headed for the US taking ships away from other places. The US economy will grow at 6% in 2021 and 4% in 2022, with wages growing 4% a year above the pre-pandemic trend rate, compared with 1% in eurozone, according to Bank for International Settlements. This is pushing inflation up in other countries by pushing up the value of the dollar. In Mexico hitting 7.4% and the central bank raising interest rates 0.5% point to 5.5%. In Russia inflation up to 8.4% and central bank raising interest rates by 1percentage point to 8.5%. The equipment investment in the US is up by 13% this year according to JP Morgan Chase, only 3.6% in eurozone, 0.1% in Japan. All this is creating a large gap between the US and Europe, US and China in economic growth and demand growth, and in income growth. ...

Hispanic immigrants make up a big part of the construction industry and a big part of industries like carpet making in Georgia. This has been hit hard and jobless rate for Hispanics is 6.9% according to the Labor Department up from 5.5% in April 2007. States with expandig Hispanic populations like Florida, California, Georgia and Nevada are hit hard by Hispanic job losses. Overall the jobless rate has gone up from 4.5% last year to 5% during th same periodand when one takes out the Hispanic component the jobless rate is down much less, which also tell us something about why the pace of the economic downturn is felt less among the whites and the rest of the population, because the construction industry got hit the worst and the Hispanics especially immigrants who dominate the construction industry are taking the brunt of it. The subprime story plays up here as well. From 1994 to 2006 the rate of Hispanic homeownership climbed to 50% frm 41% according to census data, at a rate more than double for the increase amon non-Hispanics. By 2006 47% of the loans issued for home purchases by Hispanics were subprime or loans with poor credit histories, double the rate for non-Hispanic whites, according to a paper by the Joint Center for Political and Economic Studies, only exceeded by African Americans. In 2006 homeownership fell among Hispanics and one in 12 mortgages made to Latino households in 2005 and 2006 is likely to fail according to Catherine Singley, a policy fellow at the National Council of La Raza, an advocacy group in Washington. Georgia has one of the heavy concentration of new Latino immgrants, with a 70% increase in the state's Hispanic population between 2000 and 2007, according to census data. From one fifth of the construction work force in 2000 Hispanics made up one third by 2006 according to the Economic Policy Institute. Among foreign born Hispanics construction was responsible for 46% of the growth in employment from 2004 to 2006 according to Rakesh Kochhar, an econist at the Pew Hispanic Center, which tells us that the new Latino immigrants dominated the construction industry in places like Atlanta and in the rest of the country and are now getting hit the worst. Not only construction but industries that parallel the growth in construction like carpet making based in Dalton, Georgia, were dominated by Latino immigrants, so that as construction fell these towns and Latinos there are hit hardest. Investment manager El-Erian of Pimco points to employment as the key the critical thing to watch for the next 6 months and its useful to see that unemployment has increased by about half a percentage point to 5% from 4.5% April 2006 to April 2007 according to Labor Department data. As most of this unemployment has probably been taken up by the new Latino immigrants to the USA its probably not changed much excluding that component, which is possibly why the economy has not felt like it is in a recession when all around the signs of recession or what causes a recession are evident around us. Another way to say this is that there are built in hidden mechanisms of the American economy in its present form such as immigration, and possibly others that act as delay mechanisms that throw the recessionary impact back by anywhere from 6-18 months depending on how they operate and can blind one about the reality of oncoming storms. This was to be seen in 2005 for the economy with consumption spending and mortgage industry excesses, and which is why Pimco decided in 2005 at its spring meeting, that the big secular story was about the economic downturn. It actually took until 2007 for this to occur because of similiar things to what we are seeing now in terms of recessionary pain, then the new structured investment vehicles and other ingenious innovations in the mortgage industry may have extended the boom and delayed the economic downturn being felt till 2007. This WSJ editorial says AFL-CIO union leader Trumka's questions about the Lew nomination at Treasury are appropriate even though they come 2 years later. The questions relate to clauses in bank contracts that allow accelerated vesting of equity awards for executives who may be likely to join the government- looking towards favorable treatment of the banks by these executives that join the government. In this case it is Citicorp where Treasury Secretary Lew worked before becoming Treasury Secretary. The original Lew employment contract with Citicorp had a bonus guarantee if Lew left the bank for a "high level position with the United States government or regulatory body." The revolving door has a pernicious effect on America's regulatory system especially for financial markets and bank regulation by permitting behavious that would otherwise be discouraged or penalized.

Solyndra Inc. and what went wrong. Solyndra filed for bankruptcy in Sept. 2011, after investments of private and government capital of over a billion dollars. Of this $535 million was a loan backed by the U.S. Department of Energy, leaving taxpayers with large losses. When emails were being exchanged between Vice President Biden's advisor and OMB staffers on August 31, 2009, according to the Washington Post, Solyndra was already in trouble. OMB pleaded for more time to do due diligence and analysis of the company. A $535 million loan was approved just when the economics behind Solyndra's cylinder coated solar materials were being made obsolete by the existing technology of polysilicon cells laid out on a flat panel. At Solyndra's inception in 2005 the cylinder based technology held promise, as the polysilicon cells technology relied on polysilicon material which was costly to make. In 2009 China was investing heavily in the polysilicon technology and bringing prices down to where the material cost was coming down quickly-down as much as 80%. By the end of 2009, it cost $4.00 per watt to produce Solyndra's product, while the competing Chinese polysilicon product cost $1.00 per watt- today this is down to 75 cents for the polysilicon product. The Solyndra product was harder to manufacture and had more defective material that had to be discarded. It is in the midst of these sea changes in technology, costs, and the economics of the project, that the government pushed for and OMB approved the Solyndra loan of $535 million to build a new factory that could produce 500 megawatts. In 2010 the economics worked as it would be expected, leading to Solyndra sales of 65 megawatts. The original factory had a capacity with improvements of 100 megawatts. Solyndra lost $172 million in 2009 on revenue of $100 million. Private investors attitude to their investment changed in 2009. The Wall Street Journal quotes one investor who saw the government loan followed by an IPO as a way to exit and cash out. A press release by Solyndra in July 2009, stated the company had a contractual backlog of $2 billion, even as the economics of the Solyndra product were collapsing. Yet these orders were not firm orders but framework agreements. In Dec. 2009 the lead underwriters, Goldman Sachs and Morgan Stanley, made an initial filing for an IPO, which was cancelled by the board 6 months later when the new factory had to be closed. The private investors interests and the governments interests had already diverged by the time of the email pushing for the $535 U.S. government loan from McSweeney, Biden's domestic policy advisor, to the senior OMB staffer, cited in the Washington Post, Stephens and Leonnig, 9/14/2011. OMB and the White House staffers failed to see this and the bankruptcy outcome that seemed highly probable in August 2009, based on the economics and competitive technology and pricing. This does prove the often cited comment that the government is not good at choosing winners and losers when handing out money. It goes beond this to show the whole process of due diligence failing at agencies such as the Energy Department and the Office of Management and the Budget, where one would think technically qualified staffers could catch the problems and risks of a project that were so apparent. ...

About Azim Premji who leads one of India's largest software and outsourcing companies. He was educated at St Marys school in Bombay and later at Stanford as an undergraduate, has roots going back to the 1940's in Bombay, and has run WIPRO from Bangalore in southern Indian state of Karnataka which does not have much of a religious orientation of Hindus and Muslims that is found in northern India. So it may not be so unnatural for him to keep aside religion from the rest of his life and in doing business and also for him to embrace the secularist basis of India's constitutional and moral fabric. Just as a Nehru who was one of the founders of the Indian Republic and one of the people involved in drafting its constitution and governmental structures remained aloof from religion Hindu or Muslim even though he was born in a Kashmiri Hindu family that settled in Allahabad. Nehru was widely described as agnostic and was educated at Harrow an English school and went to Cambridge for his undergraduate education. Upbringing and education from school days can have a significant influence and Premji's success may be due to the fact that he must be a very well educated, sharp and mature person just like Narayan Murthy of Infosys, so much so that he would stay out of the political and religious quarrels that plague any region and because of the depth of ignorance and hostility brought about by religious groups stay completely aloof from them....

He says the business review meetings are focussed on talking about problems and how to help others solve the problems. It is about bringing a company wide network focussed on solving problems by helping everybody. To do this listening is critical, and side talk at meetings is not allowed by having the meeting stop and looking at the managers doing side talk. The new culture is now built into the audit process to keep the right behaviours in place. Mulally is confident that Mark Fields will be able to continue the cultural change he has brought about at Ford Motor. Ford's investment in the F-150 aluminium type truck and its large invesment in China, are long term investments that are making good progress. In China the automobile market is still expected to grow at 7-8%, says Mulally, even as GDP growth slows down. NYT's Landon Thomas gives this exceptional report on how Deutsche Bank changed from a lender to the German auto industry and safe banking practices to enter the derivatives business and other opaque financial products that led to taking on huge risks. Deutsche Bank has agreed on Dec. 22, 2016 to settle with the U.S. Justice Department paying a fine of $7.2 billion for practices relating to faulty mortgage securities. This report says the problems started in 1995 with Deutsche Bank's leadership hiring Edson Mitchell of Merrill Lynch to promote the investment banking business at Deutsche Bank. Mitchell hired two derivatives traders Broeksmit and Anshu Jain. Mr. Mitchell died in plane crash in 2000 when he was 47 years age, Mr. Broeksmit committed suicide in 2014, 58 years in age, Mr. Anshu Jain, 53 years old, is the only surviving person of the three. Under Mr. Jain Deutsche Bank assumed more and more risk, and was involved in complex and opaque financial products leading to the toxic mortgage crisis, and manipulation of the lending rate for London banks.  It also lent $300 million to Donald Trump's businesses. Most of the profits generated from this venture have evaporated, with analysts estimating $15 billion in fines and penalties owed of the $20 billion that these ventures generated. Not counting the serious damage to the bank's reputation in Germany and the U.S. This report points out the role played by the CEO from 2002 to 2012 of Deutsche Bank, Josef Ackermann, in encouraging these ventures converting the bank from its original loan as a contintental lender to business to a bank selling opaque financial products for most of its profits. Landon Thomas also describes the events and days leading up to the suicide by Broeksmit, including a visit to a psychiatrist and Broeksmit's facing enormous stress about the investigations underway in Germany and the U.S. looking into the opaque financial products and practices of Deutsche Bank. This is also a cautionary tale about what happened in banking from the late 1990's leading to the collapse in 2008, leading to the problems of today- the need to rescue the economy in 2008-2009 and the low rate world that ensued damaging the savings of ordinary people, the infrastructure that was never built, the parallel crisis of the hollowing out in manufacturing as a false prosperity boomed in banking and finance. In a sense it is also a story of everyday lives that were damaged in the high flying boardrooms of finance in New York, London and Frankfurt. The revolving door between regulators and the banks made it harder to monitor and control banking risk letting this story unfold over decades, damaging the credibility of governments and the established political parties without clear alternatives from outside; as the dominance of Wall Street executives in the new outsider Trump administration shows.  ...
