Feldstein's thoughts in April 2009, on Treasury's Public-Private Investment Plan. First, he says this plan will only remove $500 billion of impaired assets. The banks he says now own $3 billion of residential mortgages, $1.5 trillion of corporate real-estate loans, and $1 trillion of consumer debt. Not all of this is impaired but the banks will have to sell much more than $500 billion to regain confidence in their solvency. And with one third of all residential mortgages exceeding the value of the houses, and thie many homeowners under water, likely to default, the negative feedback loop of foreclosures begetting falling prices begetting foreclosures, threatens the whole effort to shore up the defences. If no workable solution is executed quickly to prevent this then even larger pools of mortgage debt will be impaired irretrievably. Feldstein suggests that the Obama administration seriously look at his plan suggested in March 2008 to provide government loans at low rates of interest like 1- 2% for 20% of the principal amount of the mortgage and then reduce the mortgage principal by 20%, thus keeping millions of homeowners above water. But this needs to be done quickly. All voluntary efforts have failed and have become asmokescreen for banks and lobbying groups with support from Congress to make it appear that this problem is being addressed. Thirdly Feldstein says that if banks sell these impaired mortgage assets at a loss- say 40-60 cents on the dollar on the upside with government and the FDIC picking up alot of the risk and financing for private investors under the new plan- they will now have to show the loss whereas they could have previously shown these assets at unrealistic price levels but still not taking losses. This might push banks into insolvency, so banks will need more injection of capital by the government to make this possible. What are the risks in this situation? Without an effective plan to prevent the negative feedback loop of foreclosure waves and falling houseprices, the quantity of impaired assets will simply grow larger. In effect even if some private investors take out some of the impaired assets from the banking system, it is possible that a new set of assets equal to or larger than these assets that are taken out are added to impaired assets in the banking system as house prices fall steeply from new foreclosures. That only means the economy is in the same hole as before, or in a slightly larger one, even with all the well intentioned steps. At some point the private enterprise argument has to be seen in the correct light. It is not that there is any argument that private enterprise can function better or far superior, it is only that the banks as private enterprises are in such an enormously stressed situation that the bank executive's cannot execute a way out of this mess. ...

Smaller companies are being squeezed by rapidly escalating costs as costs are going up as fast as oil prices, and face tighter emissions rules in Alberta's oil sands projects. Some projects now cost 2 to 3 times the original projections and there is a severe labor shortage. Even the big players will find it difficult and expensive. To meet the stringent emissions rules, as Prime Minister Harper signs on to new international greenhouse emissions targets, Shell may have to use a technology that captures CO2 from the plants that process the oil sands and store the gas underground. This costs $120 a ton, and would cost Shell upwards of $2 billion a year just to capture and store the CO2, for the 15-20 million tons of CO2 that would be emitted when it increases production to 770,000 barrels a day. The cleanup from oil sands processing is costly because processing is very pollution intensive. Production of one barrel from these oil sands is 3 times more polluting than producing conventional oil. Synenco Energy, which had a project in partnership with China's Sinopec for mining and processing the oil sands called Northern Lights for $10.8 billion, called off the project last year because of all these hurdles, slashed its work force, and decided it may sell the company. Currently 1.1 million barrels a day come from the Alberta oil sands. 2020 output was expected to rise to 4.3 million barrels a day. But now this looks too optimistic. CAPP forecests 3.8 million barrels a day, but even this may be on the high side. ...

Steps taken by Secretary of State Tillerson are drawing criticism from Senator McCain and Democrats in Congress for weakening the diplomatic efforts of the U.S. Before taking office Tillerson, who believes the State Department has a bloated staff, announced a 31% cut in its budget. A year later  the cuts are leading to the departure of many senior diplomats. Some like Mr. Miller have received only a few minutes to talk to Tillerson, six top career diplomats were fired by Tillerson. Most hiring is stopped and a $25,000 buyout is being promoted to get 2000 career diplomats to leave by October 2018. This report describes a retirement class for diplomats with 26 senior employees, including two acting secretaries of statein early 50's who would normally wait many years before retiring. The top two position ranks at State are career ambassador and career minister. This is cut from 39 to 19. Political appointees are also missing to fill positions with only 10 of 44 political positions filled. Some experts see a loss also in diversity as this happens. Differences between the Nikki Haley, who is the next senior official in America's foreign service and a potential successor to Tillerson, and Mr Tillerson are also complicating the situation at the State Department. During the Obama and Bush administrations experts cited the weak role played by the institutions such as diplomatic services in promoting America's role in the world. This was not corrected in any significant way in the last decade. The position of the diplomatic service has weakened further, along with the abandonment of America's leadership role under the presidency of Mr. Trump. It will require a future president's concerted effort to restore the diplomatic service under new leadership and with a new generation of diplomats more in tune with the multipolar world of today.   ...

Republican Senators Corker and Blount are confident that a solution can be devised for the sticking points on a deal between the Republicans and the Democrats. The Republicans consider the savings in the Reid plan from the wars in Afghanistan and Iraq a "gimmick," but essentially the Reid and Boehner plans say analysts are similiar in the inital cuts in spending. The sticking point for Democrats is on the whole process of the debt ceiling extension having to be redone in early 2012. For Republicans the sticking point is in in tax increases which the Reid plan leaves out in the initial period for debt limit extension into 2013 when a new president takes office. House majority leader Boehner is facing opposition within his party and this restricts his leeway for striking a deal- the Boehner plan passed in the House by a vote of 218 to 210 on July 29, 2011, with 20 Republicans voting no. It was voted down in the Senate that same evening with a vote of 59 to 41, with 6 Republican senators joining all 53 Democratic senators. As it stands now, the weekend before the August 2 deadline, President Obama concedes that there is "rough agreement" about the size of the first round of spending cuts, and the "next step" to rein in borrowing. He went on to say that "if we need to put in place some kind of enforcement mechanism to hold us all accountable for making these reforms, I'll support that too, if it is done in a smart and balanced way." Its the design of this enforcement mechanism that is the main point in the remaining negotiation. The nature of the committee selected from both parties for the next phase of savings, its powers and the trigger in the sense of what it can ensure happening if no decisions are taken by both parties. ...

"There is'nt another planet to export to," is what Paul Krugman of the New York Times says, when referring to the impossibility of all countries keeping up exports and reducing imports at the same time. In crises similiar to what the US faces today, countries have increased exports as a way to stage an economic recovery. But this time countries are depressing their currencies to gain or preserve a large share of global demand achieved through high exports. China has resisted demands for a significant revaluation of the yuan, and persists in efforts in currrency markets to keep the value of the yuan low. This cuts off one avenue of recovery. Bloomberg Business Week and Bloomberg News interviewed Edmund Phelps, Jan Hatzius, Krugman, and other economists, with the idea of figuring out how the US could stage an economic recovery. Krugman is not optimistic, considering the effects of the financial crisis being really protracted. Krugman points out that when comparing the US currently to the eaarly stages of Japan's lost decade, the US is doing worse. Unemployment is worse, and overall he says, a weaker policy response. And he says Japan is still a depressed fragile economy 18 years after its financial crisis. Jan Hatzius of Goldman Sachs, predicts that the unemployment rate will rise back to 10% in early 2011, with a 30% chance that the economy will fall back into a recession. He says that in the postwar economy, there has never been an increase in the unemployment rate of one third of one percentage point that did not result in a recession. Phelps and Hatzius see one way the US could stage a recovery is with replacement old structures and equipmet as wear and tear and obsolescence takes place. Phelps sees the possibility of technological innovation resultig in a new burst of activity. Robert Gordon of Northwestern University, is less optimistic about this, and predicts a lower growth rate of 1.5% over the next 20 years. ...

The issues China faces as it plans the next phase of massive urbanization. Urbanization is a major priority of prime minister Li Keqiang, which was also the focus of his postgraduate work in his student days. In the early 1980's about 20% of China was urbanized, this has changed over three decades to where the figure is 47%, plus 17% for workers working in the cities but classified as rural, a total of 64%. China's plan is to fully integrate 70% of the population or 900 millon into cities by 2025. In 2013 only 35% of the population has a urban residency permit, or hukou. The permit is needed for residents to register their children in local schools or qualify for medical programs in urban locations. One of the problems is the huge cost of doing this which it is feared could lead to inflation and higher debt levels. Currently local governments bear these costs using land sales, and central government transfer payments, but without added financing and unable to issue their own bonds, the local governments strictly limit the use of local school and health services to their own residents keeping out rural newcomers. Local government taking over farmer plots, often without enough compensation is highly unpopular in China. Other problems are- providing a steady stream of earnings for new urban residents from farms, if no employment can be found. So they can sustain themselves- especially as they get past 40 years of age when factory employment is harder to find. The government planners see the larger urban population as a way to shift from a largely export based economy and slowing growth, to a consumption based economy. But critics say the risk is that for this to happen new residents from the farming villages have to find jobs, something the government will have difficulty accomplishing. A permanent underclass of unemployed and other financially strapped citydwellers living around major cities, as has happened with the progress of urbanization in Brazil and Mexico, is something the government would want to avoid. ...

Kyle Wingfield meets up with Robert Mundell, Nobel winner in 1999. What does he have to say now? He thinks the oil prices are on track and would reach $130 by 2020 with 3.5% inflation, starting with $34 a barrel in 1980 doubling to $68 in 2000 and doubling again to $136 in 2020. Today its already at $136 but he thinks it will settle down lower to about $100, so hethinks were not so far off track. On inflation he looks at the price of gold at$850 an ounce , and now its still about the same, with high inflation gold should be at $1500, so he does not see the public thinking high inflation is coming. He was in favor of the Reagan tax cuts and set the groundwork for this and aslo supported the euro. He believes the Bush tax cuts should be kept as it would be disastrous for the world economy. Mundell has always believed that there is a link between economic growth and lower tax rates. He advocates corporate tax rates of 25%. Tax rates went down to 28% under Reagan back up to 40% under Clinton and down to 35% under Bush. Hewould like to see a ceiling on marginal rates of 30%. He would like to see a fixed exchange rate so that there are not these large currency rate swings, the euro should be valued somehwehere between 90 cents to the euro to $1.30. The US has a growing population and better adoption of innovation with a younger population than Europe so he sees the USA as a leader in innovation and growth and the dollar or some new global currency should be formed for a global economy. Just as he supported the euro he supports a currency for Asia. He does not see overvaluing the Chinese currency as doing much good as he sees the Japanese economy hurt by the overvaluing of its currency after a period of Japoan bashing. Two things happened last week. The yields on mortgage debt rose sharply, with debt from Fannie Mae yielding 1.8 percentage points more than Treasury bonds of same maturity, which compares with a 0.7 percentage point spread over Treasury bonds in September. Investors including foreign central banks are shunning Fannie and Freddie debt because of uncertainty about the government backing and other forms of debt such as bank borrowing backed by the FDIC has explicit government guarantees. As Fannies and Freddie borrowing costs rise so do mortgage rates. Beginning next week December 1, 2008, the Fed will start buying $100 billion of debt issued by Fannie and Freddie and it also plans to buy upto $500 billion of mortgage backed securities guaranteed by Fannie and Freddie, and the Fed will hire private asset managers to manage this portfolio of investments. By doing this the Fed hopes to lower yields on the debt and bring down mortgage rates to help people buy housing. Teh second thing that happened is that according to Treasury Secretary Paulson the market for securities backed by consumer debt came to a halt last month making it impossible for consumers to get financing for everything from college to computers. This would lead to disastrous results for the many industries and companies that rely on consumer finance to sell their products. this in turn would lead to rising inventories and layoffs, something the auto industry saw happen as financing dried up and sales for GM collapsed dropping over 40% in October, over October 2007. The solution with the support of Treasury the Fed will provide upto $200 billion of financing to investors buying securities tied to student loans, car loans, credit card debt, and small business loans. This should help lower interest rates on these consumer loans and help maintain consumer lending. The Treasury will assume the first $20 billion in losses from this program. ...

A group in the Tory party of prime minister Johnson sees a bigger risk for Britain in allowing 35% content in nonsensitive parts of Britain's 5G network as approved earlier. Tory views have changed since the coronavirus crisis and after the U.S. government decision on May 20 to require a government approval before U.S. companies can sell any semiconductors made abroad with U.S. technology. The use of other alternatives increases the risk for Britain, say Tory MP's. The National Security Council met to reconsider the earlier decision and called for a reassessment.

Britain would be left out of the Five Eyes Club of intelligence sharing with the U.S. if it does not also exclude Huawei from 5G networks. Mr. Trump says the U.S. will not share intelligence with Britain if it continues with the earlier decision.

China's agriculture based on small farms is undergoing a change as the government pushes automated farming and large farms in the face of limited imports from the U.S. China put tariffs on agricultural imports from the U.S. in retaliation for U.S. tariffs on Chinese imports. China's Agriculture Ministry says it will build 254 "strong agricultural industrial towns" as models for the country. President Xi stated on a visit to northeastern province Heilongjiang, that "unilateralism and trade protectionism are rising, forcing us to take the road of self reliance." The yield per hectare in the U.S. for soybeans is about twice that in China. Mechanized farming is limited in China because it would eliminate many jobs in rural areas. As the state has ownership of land and farmers merely use land, farmers are less likely to take risks with large long term investments. It can be risky for farmers to rent their land use rights to others, which would lead to consolidation.  Now a separate "Made in 2025" plan makes upgrading farm machinery and equipment one of the 10 goals. China may lift ban on genetically modified seeds now that ChemChina has acquired Swiss seed company Syngenta. China plans to partner with Asian Development Bank to provide $6 billion of loans, grants and investment to fund a list of development projects in rural areas, to modernize agriculture. WSJ cites a project of consolidation into an 8200 acre farm in Shandong province that  has increased yields 43% by investing in new farm equipment and planting machines, pesticide spraying drones. The national numbers for all metro areas in the U.S. showed a 1.9% decrease on an annual basis from the prior year, and decline by 2% for the 1st quarter of 2012 compared to the prior quarter.

The Economist points out that China's total debt of government, corporate and households has grown by about 100% of GDP since 2008. The 2009 crisis led to rapid increase in debt. It is now about 250% of GDP, according to the Economist. Slower growth of below 7% risks reducing China's ability to service this debt. About half of this debt is owed by state owned companies and property developers. China can use its sovereign reserves to continue supporting bank and state owned companies. Investor's are pricing bank shares to reflect about 10% of this debt as bad debt even though government estimates are much lower. The reserves provided China time to fix the banking system since 2008, yet the debt keeps growing and China has failed to take strong action in the last 6 years. Complacency is a problem, and the incentives for local governments to continue prior practices that increase debt continue. As Krugman and other experts have pointed out at some point the rules of finance will apply to China as they have for other countries that faced a debt crisis- Japan in the late 1980's, South Korea and other Aisan countries in 1997, and the U.S. in 2008. Even without a crisis through deft managemen and use of reserves China risks zombifying the economy as old loans are backed up by new loans, with the further risk of misallocation of capital or poor use of capital. This lowers productivity of capital and hurts development. With poor statistics such as the figure of 1% of debt being bad debt cited here, the problems of complacency can be magnified, as there is less reason for a strong response....

This report shows an alarming trend in China which is fueling a real estate bubble similar to the one that Japan, and more recently the U.S., experienced. State owned companies are actively speculating in real estate, and are buying real estate from local governments eager to profit from the real estate boom. Local governments obtain land and build infrastructure on it to raise the price that they can get for it in an auction. In many cases one state owned company outbids another state owned company from different sectors such as oil, chemical, military, telecom and highway. Land records reveal that 82% of land auctions in Beijing in 2010 were won by state-owned companies up from 59% in 2008. The National Bureau of Economic Research in Cambridge, Massachusetts, has estimated that land prices leaped by 750% from 2003, with half of this happening in 2008-2010. In many cities housing prices have doubled in the last 2 years. The National Bureau estimates that on average these state owned companies paid 27% more for the same piece of land than other bidders. China's $586 billion stimulus and its aggressive lending program by state owned banks may have helped in other ways after the 2008 economic crisis, but in this area it has fueled a real estate speculation boom, with the local government and state owned companies being the key participants in this speculation. Local governments earned an estimated $230 billion in land auctions in 2009. The demolition of older neighborhoods and poorly compensating residents are all part of the effort by local governments to profit from this speculative boom. The implications for the banks are serious. Local governments use other companies created for the purpose to engage in this investment in land. And off-balance sheet accounts create the danger that China's state owned banks may have enormous amounts of debt that is not showing up in the regular accounting. Analysts say that the $1.4 trillion in loans made by state banks in 2009 was twice that in 2008, and a large portion of this was diverted into real estate speculation with records set in land bids and booming prices. All this is happening as China's Ginni coefficient has deteriorated rapidly. And the simple fact remains that even as apartment prices exceeded $200,000 in Shanghai, the average disposable income is about $4000 per year. Prof. Shih of Northwesten University has followed the investment companies of the local governments closely and comes to similar conclusions about the size and implications of this real estate bubble in progress.
