Frank Rich on the ticking bomb in the banking system and the bank lobbying that has kept reform from happening. Phil Angelides leads the Financial Crisis Inquiry Commission which is due to begin hearings soon. But says Rich, Angelides who is following in the footsteps of Ferdinand Pecora who investigated the 1929 crash as chief counsel of the Senate committee that did the investigating, will have to deal with a lot of resistance as he tries to alert the public to the need for action before a new crisis develops. For this to happen there will be aneed for more awareness of what happened, and a serious investigation, and prosecutions where necessary. Interestingly National City Bank was investigated then by Pecora. It is the predecessor of today's Citibank. At the time National City repackaged bad Latin American debt as new securities which it sold eaily to investors who later lost badly. Weill and Rubin at Citigroup made a series of bad decisions at Citigroup leading to huge losses at the bank, for which they have not accepted responsibility....

As proposed by the Independent Commission on Banking, led by John Vickers, the investment banking and retail banking would be separate legal entities and would be financed separately.

Of 21 reader comments to this piece on banker pay, all except for 4-5, were very critical of the bankers behaviour, including many of their colleagues in the financial industry who commented. The lack of any response from the FSA on the grounds that its not the FSA's job, or from the Treasury, is disconcerting. Treasury is said to have not said a word, when RBS hired a head trader for a rumored 7 million pounds. All this coming on the heels of the RBS and Lloyds debacle, makes the Labor government open to attack from the Conservatives under Osborne and Cameron. and from Mervyn King of the Bank of England. They have expressed strong disapproval of the busines as usual attitude of bankers.

An internal IMF document that estimates Europe's banks are short of capital by $273 billion. IMF managing director, Christine Lagarde, tries to downplay the report by saying this is not from a stress test that the IMF conducts. In August, Lagarde, called for an "urgent recapitalization" of European banks. As France's finance minister, Lagarde, steadfastly insisted French banks were well capitalized. France worked hard to prevent requirements for significant capital reserves under the Basel III rules. The higher capital requirements were supported by the U.S.. Simon Johnson said in his blog, that as long as European banks had inadequate capital to act as a buffer against losses, European countries had no safe route for restructuring their debts.

Failure of U.S. regulatory agencies to implement an important provision of the Dodd-Frank legislation- instructing regulators to find all references to ratings agencies in their rules, and then replace them with better standards for judging credit risk. Treasury's Office of the Comptroller of the Currency, is one of the agencies trying to gut this reform, says this Wall Steet Journal editorial. The S.E.C. voted unanimously in March and April to propose rules eliminating credit agencies in their regulations on money funds and stock brokerages. As the comment periods have ended, the Journal calls for the rules to be immediately made final. Officials from FDIC and OCC are dragging their feet on this. One problem they face is their assumption that the Dodd-Frank law requires them to come up with the perfect rule for measuring credit risk. This is not what the change is intended to do. It is enough says the Journal to return the responsibility for the right metrics and the hard work of analyzing a security back to where it belongs- to people who manage these assets and institutional managers. Even if they made some mistakes it would be far less than the systemic risk posed by having all major institutions making the same mistake at the same time and the entire system following flawed ratings by the big three credit ratings agencies. This happened in the 2008 mortgage securities financial crisis. S&P has stated that it does not support the old system. And new alternatives are appearing for ratings- CreditSights, Rapid Ratings, Kroll Bond Ratings which got S.E.C.' support, and other alternatives still to come....

The British proposal by Prime Minister Brown to inject capital directly into the banks by taking ownership stakes in them is a more direct approach to the problem or undercapitalized banks than the US proposal of buying up unwanted or toxic assets. On the other hand the problem of mortgage assets and abusive lending practices and faulty securitization was an American problem which spread afterwards by the spread of those securities in global financial markets, but American banks probably have a larger share of these assets and foreclosures are a bigger problem in the USA. Still a direct injection of capital into the banks remains a direct solution of the problem with immediate effect and the US is considering Treasury doing a similar action.

How the definition of liquidity itself has changed with liquidity not thought of in terms of assets based concept bu in terms of credit availability for both companies and households. The conversion of nonmarketable assets into marketable assets by securitization has even further eroded this idea of liquidity. With technology, internet and globalized trading the marketable securities with prices create the idea of a liquid asset and create the false belief that credit is easily available and promote risktaking. Quantitative models and computerized trading create the idea that everything is working fine when actually the quantitative models are not good at incorporating risks in the global environment (political, terrorism etc), and not good at pricing securities especially lower quality securities such as the ones that collapsed in the subprime mortgage market. With these structural changes more crises can be expected as the problems they can create such as excessive risktaking are not going to be fixed unless some new comprehensive approach is developed and there is nothing like this in sight. Financial institutions always face the pressures to ignore better judgement and reason in favor of the false security of quantitative risk models because bonuses and higher profits, underperforming earnings and stock price, market share, all these are at stake. So most finacial institutions will opt to join the bandwagon of aggressive lending and investing. The speed with which this subprime crisis reached Europe through the securities carried by European banks and otther financial institutions shows how global trading and computerized models can now affect all global areas quickly. In fact the ECB was early in its response to inject liquidity into the markets in Europe. Kaufman is not happy with the idea that the Fed should be side tracked by these developments from following its own role in ensuring price stability and controlling inflation, or that the Fed should not let market discipline so essential for free markets to operate. The solution in the meantime will involve some dose of regulation and some dose of market discipline....

Did U.S. Treaury Secretary, Timothy Geithner, ignore a key request by President Obama to present plans for the restructuring of Citigroup after the government bailout of Citigroup? Ron Suskind says this is what happened in his book on the Obama administration and how the White House operated to make key decisions. Ron Suskind, intervewed key members of the Obama White House economic policy team, Lawrence Summers, Christina Romer, Peter Orszag. In all Suskind conducted 700 hours of interviews for his new book in Sept 2011: "Confidence Men: Wall Street, Washington and the Education of a President." According to the book, in early 2009 after Obama authorized a series of stress tests for banks he told Geithner to develop a plan for restructuring Citigroup. A month later at a meeting not attended by Geithner Obama raised a question about the status of the plan. He was told by Romer that no restructuring plan had been developed for Citi. Suskind says Geithner disagreed about a plan to restructure Citi and decided to ignore the request. Geithner and the Treasury Department say Obama asked Geithner to develop a backup plan to overhaul banks if the government was forced to keep a big ownership stake in the companies, and "there was fortunately never a need to put them in place." Geithner told Suskind that he doesn't slow-walk the President on any matter. Other aspects of the operation of the economic policy team that Suskind covers are a series of memos from top aide Pete Rouse raising questions that ongoing communication between some members of the economic team and Summers was giving Summers power to shape policy. Summers, Director of the National Economic Council, is shown as trying to keep out the views of Romer and budget director Orszag from reaching the President without going through him. When Orszag gives a private report to the president on the deficit, Summers objects saying that this was immoral. Obama lacked the fresh ideas needed to tackle the problems created by the mortgage and banking crisis of 2008, when he used the Clinton administration economic policy team of the 1990's- Rubin, Bernanke, Summers and Geithner. Fresh approaches were needed two decades after Clinton's election in 1992, and the Bush administration that followed, as many of the problems developed during this period. The similiar embedded thinking was shared during the Clinton and Bush administrations and the economic advisors about dealings with the banking sector, but the situation for deficits, unemployment, housing, and the economy had completely changed requiring fresh approaches. ...

Did a major U.S. chip maker Advance Micro Devices give away advanced computer chip technology in deals that saved the company as it faced a downturn in business. In Jun 2019 the U.S. Commerce Department issued an order that bars several Chinese companies from getting American technology. In the meantime Chinese versions of AMD chips are rolling off production lines in China, according to this report in the WSJ. It shows that AMD's partner in China, a military contractor, already used those chips to build what could be the world's fastest supercomputer. The AMD deals gave China access to state  of the art x86 chips made only by AMD and Intel Corp. Here the WSJ says AMD's CEO in October 2014 Lis Su, faced AMD's financial difficulties when she joined, with lack of cash, large debt, and declining revenues. Some analysts predicting bankruptcy protection. The deal for China's company Sugon to manufacture the x86 chips included $293 million in licensing fees, and $371 million for selling an 85% stake in its two factories in China and Malaysia to China Integrated Circuit Industry Investment Fund Co, a state backed financier. The U.S defense Department tried but failed to get AMD to submit the deals to Cfius, the committee on foreign investment in the U.S. that has people from Treasury, Defense, Commerce, Justice and Energy. The Treasury Department ruled in AMD's favor in the closing months of the Obama administration. Defense Department officials say the deals were structured to sidestep U.S. regulations through two interlinked joint ventures. The first venture focusses on R&D and production controlled by AMD, the second on design and sale controlled by AMD's Chinese partner. The second company venture enables China to show that the resulting product was developed locally in China. In another development Sugon publicly announced that it was using the AMD x86 chip to advance China's chip technology advancement just as it had done for high speed trains. Making indigenous an imported technology, designing it at home, absorbing it, and then innovating to make China a leader. By mid 2017 this information reached General Spalding at the Trump White House. Lawmakers wanted to give Cfius committee new powers. By August 2018 Defense department submitted the Sugon deal for review a second time. After the Defense Department's deputy undersecretary for Research and Engineering criticized the whole deal publicly in front of industry executives, Commerce Department stepped in and on June 21 it asked for the unwinding of the deal with Sugon,  imposing new export restrictions to limit access to U.S. technologies. For AMD the cash infusion from China enabled it to get back from near bankruptcy. China gained x86 technology in its bid to make the fastest supercomputer, the U.S. faced with another loss in technological edge, and AMD shares jumped 80% to $30 per share recently. Anxiety in financial markets about exposure of French banks to Greece pulled down French bank stocks on August 10, 2011. Societe Generale shares were down 15%. A British tabloid the Daily Mail published an article on Societe Generale saying that it was in a perilous condition, and on the "brink of disaster." The Daily Mail later retracted its report. The rumors spread quickly in a jittery market, reminiscent of the rumors that affected Morgan Stanley at the height of the U.S. financial crisis in 2008. Sanford Bernstein analysts say in a report that the selloff in French banking stocks was based more on anxiety and the rising price of insurance of thinly traded credit default swaps, and not based on rational concerns about earnings and raising capital. Societe Generale says it has no exposure to Greek bonds maturing after 2020 on its books- to deflect fears of additional bank bondholder haircuts beyond 2020- and has taken a 395 million euro provision against losses on Greek sovereign bonds maturing upto 2020. The jittery condition of markets was also affected by rumors that France was about to be downgraded. Moody's, Fitch, and S&P reaffirmed that French credit ratings of triple A and stable outlook would not change....

There is strong cirticism from many quarters about low interest rates as a prime culprit in causing the bubble in housing prices. In comments before the American Economic Association, America's Fed Chairman Bernanke defended his role as Fed governor in 2003 when he along with Greenspan was an advocate of the decision to cut the Fed's target interest rate to 1%, and to leave it here for a year and raise it only slowly. Bernanke says countries like Britain, New Zealand, and Sweden had tighter monetary policy but there home prices rose more, and monetary policy explains only 5% of the variation in home prices. Analysis has shown he says that capital inflows such as those the U.S. received from China and other Asian countries explains 31% of the variation in home prices, supporting a contrasting theory that that its these global imbalances that drove the crisis. He also placed the primary fault for the housing bubble on relaxed lending standards and views that housing prices would rise forever. Alongside these comments Fed chairman Bernanke also said that bank supervisors and other financial regulators of which the Fed was one, has a better ability to contain the excesses that led to the economic crisis including housing bubble and other excesses, than the Fed as a monetary policy maker. By saying this Bernanke is acknowledging that the failure of regulation was a key part of what happened in the economic crisis. The failure to fix the regulatory system even now leads Bernanke to say that he is open to using monetary policy as a supplementary tool for addressing risks should another bubble develop, if the regulatory system isn't reformed. Still Bernanke and Greenspan were quite complacent at the time of the low interest rates and did not point out the dangers of global capital imbalances which were evident at the time, preferring to say that the United States could benefit from the inflows of capital from overseas without serious risks. And the Fed did not exercize its role of vigilance in alerting the country to excesses in the way the housing industry operated and in exercizing its own powers to that effect. Instead the Fed as regulator and in role as asafeguard for serious risks let itself become part of the cheering section as the worst excesses in housing were being exposed....

Bloomberg View says it is important for the living wills for U.S. banks that are "too big to fail" to be ready by the end of August 2011. This is required under the Dodd-Frank legislation. The living wills are designed to provide the government and the FDIC with an orderly pathway for winding down the business of a bank. On August 8, 2011, when the Dow Jones Averages dropped by 634 points, shares of Bank of America and Citigroup led the decline. Bloomberg points out that investors think Bank of America's net worth is only one third of what the bank claims, and for Citigroup this is less than half. Investors view the stocks of these banks as risky because they are likely to need to raise fresh capital and this would dilute the value of existing shares.

The Fed's own files, data from 21,000 Fed transactions over 2007-2010, are revealed in a kind of Wikileaks release. The data is available because of a transparency provision in the Dodd-Frank bill introduced by Vermont Senator Bernie Sanders. This editorial in the Wall Street Journal shows that banks on Wall Street received much more help than advertised. Goldman Sachs is shown to have used the Primary Dealer Credit Facility 212 times for an amount of nearly $600 billion. Morgan Stanley is shown to have used the overnight Fed lending program 212 times from March 2008 to March 2009. The Wall Street Journal editorial concludes that this makes it impossible for someone to argue that either bank would have survived the financial storm without the Fed's help. The same is true for General Electric. GE tapped the Fed's Commercial Paper Funding Facility 12 times for more than $15 billion And with the help of the FDIC's debt guarantee program GE sold $60 billion of government guaranteed debt. GE and Citicorp are shown to be the heaviest users of that program from November 2008 to Juy 2009. The overwhelming lesson, says this editorial, is to ensure that there is no repeat of this kind of situation. And the new Congress needs to tighten the too-big-to-fail criteria....
