Turkey faces a economic crisis driven by high inflation and sharp decline of over 40% in the lira. The ENAgrup research group estimates inflation at 58% in November over the prior year, higher than the 22% official figures. ENAGrup estimates 50% inflation in October and 45% inflation in September. The steep inflation say experts is a result of an unconventional policy of president Erdogan to lower interest rates by 2%. In contrast the Russian central bank increased interest rates by about 3%, Brazil's central bank by about 6%. This report looks at two weak links for the lira and inflation prospects with graphs.  One is that the debt of Turkish banks is heavily in foreign currency debt with $82 billion due in next 12 months. A weak lira makes it harder to pay off these debts. Turkey's central bank net foreign assets taking into account all foreign currency liabilities is a negative $48 billion in Oct 2021, according to graphs shown in WSJ. The second is that Turkey's people are fleeing the lira. Nearly 60% of banking deposits are now in foreign currencies, according to data from Capital Economics. A sudden surge in requests to withdraw dollars by Turkish residents could make banks to draw down their foreign currency reserves. The government hopes that increase in exports could help Turkey in the crisis yet the situation today as shown by WSJ suggests a continuation of the current crisis of spiraling inflation and large drops in the lira's value. ...

The economic crisis in Turkey in 2022 wiped out half of the value of the lira. Inflation surged. The war in Ukraine hurt Turkey as it is dependent on Ukraine for grain supplies. The surge in fuel prices and the weaker currency meant higher inflation and more of its scarce foreign reserves going to imports of oil and gas. Net foreign reserves dropped to $6 billion in July, coming back up to $26 billion by December 2022.  President Erdogan maintained close relations with Russia to have access to  Russian oil and gas. Turkey has increased exports to Russia by 45% including clothing, household appliances and electronics. Russia is considering postponement of $20 billion owed for natural gas imports. And Russia transferred $5 billion to Turkey in July for a nuclear plant, with $10 billion expected later on. This helps cover the more than $100 billion the Turkish central bank used in 2022 to support the currency Lira. Erdogan's foreign policy has been to act as an intermediary in a UN negotiation for opening the Black Sea shipments of grain from Ukraine and fertilizer exports from Russia. This helps Arab countries in North Africa including Egypt which depend on Ukraine for vital grain supplies.  Everything Erdogan does says a former foreign minister is designed to push up his poll ratings which have risen about 5 percentage points from a low of about 39% in January of 2022 to about 44%. Inflation at 57% in Jan 2023 is still hurting ordinary people in Turkey and the outcome of the May 2023 election after 20 years of Erdogan in power is uncertain.  ...

Turkey's lira depreciates by 21% in 2013 and an additional 7% by January 24, 2014. The central bank uses up a third of its foreign exchange reserves or $19 billion in intervention to support the lira since June 2013. The intervention on June 24, 2014, did not work and the lira continued its downward slide to 2.30 to the lira. The political protests in Turkey and divisions within factions in the government about corruption probes has led to a political crisis and investors pulling back from Turkey. The central bank failed to increase interest rates as expected by investors and suggested by the IMF. Inflation is running at 7.4% for 2013. In August 2001 a currency crisis caused the banking system to collapse. The financial position is stronger than in that crisis, yet the recent political crisis and the large current account deficit has badly dented investor sentiment.

Turkey's elections for parliament and for president are on May 14, 2023. President Erdogan is running again after two decades in power. Turkey faces high inflation of over 57% which has created a serious cost of living crisis in Turkey. Erdogan has issued a wide range of stimulus measures- energy subsidies, a doubling of the minimum wage, pension increases, and a chance for 2 million retirees to retire immediately. A kilogram of tomatoes used to cost 8-10 liras and now costs 25 liras. Rents are going up with steep increases. Turkey has been hit hard by the war in Ukraine as it depends on Ukraine for grain supplies. A popular mayor of Istabul Ekrem Imamoglu from the Opposition is shown here as an alternative for president. Erdogan started his political career as Mayor of Istanbul with the military opposing him. His management of the economy helped him win two terms as president, which is now in a severe crisis.

Greece announced a speeding up of its privatization plans to sell 50 billion euros worth of state assets over 5 years after pressure from Germany and other EU members. Greece will sell 5.5 billon euros of assets in 2011 up from a target of 2-4 billion euros.It will sell stakes in a state owned bank, in Hellenic Postbank, in 2 state owned water utilities, in Hellenic Telecommuncations, and a state gambling monopoly.

The Journal editorial points out that the refusal to seriously look at the restructuring of Greece's debt is moving from the amusing to the dangerous. Greek 2 year bonds yield 20%, and credit default swaps are priced as though a default is likely. EU denials continue, but Greek, German EU and IMF officials are conceding in private the need to look at this option. The EU thinking was that openly discussing debt restructuring would lead to capital flight, and better to muddle through than to have Greek and European banks take losses and need further bailouts. The editorial emphasizes the importance of Greece restructuring its debt in an orderly fashion. Financial markets have already priced in the likelihood of debt restructuring. Better to conduct serious stress tests with sovereign default scenarios and let investors, taxpayers and governments respond in an orderly way to this situation. The worst possible situation is a Lehman Brothers type panic. The lack of clarity was the biggest problem with Lehman, and the resulting uncertainty led to the financial panic....

With yields on ten year Greek bonds reaching new highs, the Economist says it is time to go to Plan B. The German government wants to see something different from a continuation of the 2010 plan and merely loaning more funds to Greece. One option is for Greece to pledge privatization proceeds as collateral for new loans. Another option is the restructuring of Greece's debt, even though the German government is reluctant to impose losses on holders of Greek bonds. But Trichet and the ECB are opposed to any restructuring. ECB officials fear this could cause a crisis like that caused by the collapse of Lehman Brothers in 2008. And privately ECB officials say they could go so far as to refuse to accept Greek bonds as collateral for ECB loans if a restructuring goes through. The contagion from a Greece default could affect Ireland, Portugal, and impact the European banking system and the ECB's own balance sheet. Yet a sounder plan would be for European governments to come up with the funds to recapitalize hard hit banks, knowing that Greece will never be able to pay back its loans under the current plan. The IMF and the German government should push for an orderly restructuring of Greece's debt as the only workable solution, says the Economist....

The Finance Ministers of Germany and France, Wolgang Schauble and Christine Lagarde, support a reprofiling of Greece's debt. This is a form of restructuring of Greek debt under which Greece's private creditors would be expected to take repayment over a longer period. This would help Greece cover its fiscal gaps in 2012 and 2013. Luxembourg premier Jean-Claude Juncker, head of the group of 17 finance ministers of the EU also supports this move. This is opposed by the ECB Executive Board member Jurgen Stark of Germany, Jens Weidmann, Bundesbank President, and Christine Noyer, head of the French central bank. The ECB's view is that there would be contagion effects from a restructuring which would affect Ireland, Portugal and Spain. Creditors such as Societe General bank support this view. The finance ministers have a political constituency and recent elections in Finland and Germany show lack of public support for additional financial support to Greece, Ireland and Portugal. The ECB is pushing for Greece to exhaust all options include privatization and further spending cuts, and for European governments to come up with the money. The ECB position including a threat by ECB officials to stop accepting Greek bonds as collateral for loans is coming under criticism. Sony Kapoor of Brussels think tank Re-Define, says the ECB is following anarrow interest and considering the political opposition has an untenable position- forcing Greeks and the people of the eurozone countries to bear the entire burden of the crisis with no contribution whatsoever from the banks that made the decisions to make these loans. Not even to the point of a milder form of restructuring that reprofiling would accomplish, that extends debt repayments to creditors over a longer period. Analysts do not see how Greece could avoid restructuring its debt. Debt for Greece is expected to grow in coming years. The 110 billion euro bailout of Greece by the European Union and the IMF does not reduce Greek debt- as the bailout comes as more loans. The EU estimate is that Greece's debt will go up to 375 billion euros in 2013 from 298 billion euros in 2009. Kenneth Wattret, chief euro-zone economist at BNP Paribas, says the markets are already pricing in some form of restructuring. This would include some form of "haircut" for bondholders. A restructuring presents several problems. Brussels think tank Bruegel estimates 20% of Greece's government debt is held by local banks which are weak financially. These banks will need some help if they are to take new losses. About one third of Greece debt is held by pension funds and insurance companies and these institutions may have to be stress tested before taking losses. And 80 billion of the bailout money came from euro-zone countries as direct loans, this would mean losses for these lenders....

The Economist magazine points out that the higher reserves in emerging markets (estimated at $7.7 trillion total by The Economist), flexible exchange rates, and smaller current account deficits, make this a different situation compared to 1997. Only countries like Argentina, Turkey, and Thailand pose higher risks because of political uncertainty and failure to adopt the lessons of the 1997 crisis. China, Russia and Brazil have large reserves to cope with the crisis. Emerging markets will have to adapt over time and the gradual tightening anticipated under an employment levels conscious Yellen would give them the time to make the changes needed.

The steps taken at a meeting of Europe's leaders in March 2011. The European Financial Stability Facility will be allowed to disburse its entire 440 billion euros if needed, and it will be allowed to buy bonds in government auctions but not on the secondary market. Interest rates were reduced on loans to Greece and repayment terms were extended. But this fund can only buy bonds of countries receiving bailout money, which means Portugal will not see a decline in its interest rates for benchmark government bonds. Interest rates on Portuguese 10 year bonds remained high at 7.4%. Greek bonds saw a lowering of interest rates, but Ireland saw no change. What is needed now is a plan that will bring interest rates down for these countries, say analysts. And they say the plan agreed on by EU leaders fall short. If interest rates do not go down for these countries the debt keeps piling up, especially when austerity measures lower the economic growth rates of Greece and Portugal. Both Greece and Portugal do not have a competitive export industry, which places the burden entirely on austerity measures and revenue raising steps. The perverse scenario analysts fear is that debt continues to grow because of high interest rates at low or declining growth rates. While some relief was offered to Greece the situation is still precarious, and analysts estimate Greece's debt increasing to 160% of GDP from 127 % of GDP by 2013....

On the surface Turkey's implementation of an IMF program to reduce its deficit in 2001 has lessons for Greece, but looked at closely the situation has some serious differences. Turkish tax collection was weak and this was corrected by the incoming Erdogan administration, salaries were capped and spending was reduced, taxes raised and state assets sold to improve the deficit. But as Tim Ash an economist at RBS bank points out, achieving GDP growth will be very difficult for Greece. For one thing Turkey's lira fell 54% against the dollar in 2001, spurring exports and increasing growth. Greece is part of the euro currency system and this won't be part of the solution. Also Turkey's debt approached 80% of GDP in 2001 (down to 46% of GDP now), compared to 115% for Greece in 2010, so Greece is in a much worse position than Turkey in 2001. Ash sees a restructuring of debt as the best way to restore growth in Greece.

Charles Dallara, managing director of the Institute of International Finance, which represents large global banks, describes the deal that was reached by eurozone leaders for restructuring Greece's debt in July 2011. He was one of the key negotiators. He says the agreement helps prevent contagion to Spain and Italy, and helps increase confidence in banks. By showing the losses are better understood and seen as manageable conveys a message that builds confidence for the banks and for the EU. And the effort to create the conditions for growth in Greece will make all the difference, he says. The Institute of International Finance estimates the deal will cost the banks and other investors $54 billion. Dallara says the turning point in the talks came in mid-July when European governments agreed to a plan for banks to swap Greek debt for new securities, backed by collateral.The focus then shifted to shaping the details. Josef Ackermann, chief executive of Deutsche Bank and chairman of the International Finance Institute, used his skills to pull the package together with European leaders. Dallara has experience going back to his days working on the negotiations for the Brady deal for Latin American debt in the 1980's. The Brady deal was also designed around banks swapping the old bonds for new ones with longer maturities and reduction of principal, and lower interest rates. In return the banks were given guarantees of repayment removing uncertainty- through 30 year U.S. zero coupon bonds- and making it possible for banks to start anew. The reduction of principal in the July 2011 eurozone agreement is around 20%, the Brady reduction was much larger, around 30%. This suggests eurozone governments are putting up more of the funds in this situation with the weaker condition of banks which may need to be recapitalized at some point, and the preservation of the euro itself at stake....

Antonis Samaras, leader of Greece's New Democracy Party, opposes the tax increases mandated by the E.U.'s June 2011 program for Greece. He supports the spending cuts. The shrinking economy with no hope for recovery under the current plan will only worsen the situation. The Greek economy declined by 4.5% in 2010 and will decline 3% to 4% in 2011, and unemployment is already at 16%, with much higher unemployment among young people. Many experts, and editorials in the Wall Street Journal and the Economist, share this opinion. With the austerity program's cuts and tax increases deeply unpopular among ordinary Greeks Samaras's party is moving ahead of Prime Minister Papandreou's socialist party in public opinion polls. Papandreou is not expectd to complete his term of office which ends in 2013, and a change of government may come by the end of 2011. At that point the E.U. leaders will have to negotiate with Samaras. Samaras says he told German chancellor Merkel- if your plan works I will say I was wrong, but if it doesn't you will need a new plan....

Mistakes French bank Societe Generale made with acquiring a controlling stake in Greek bank Geniki. Credit Agricole bank had a similiar experience with its stake in Greek bank Emporiki. In 2010 Societe Generale was forced to set aside 400 million euros for bad loans. Credit Agricole had to remove the CEO and higher executives in 2009 before introducing good loan criteria at Emporiki. Today Emporiki has loan loss provisions of 12.5% of gross loans, and Geniki has 21%, according to analysts. Dirk Hoffmann-Becking, analyst at Bernstein Research, estimates that a default that took out 30% from the value of these Greek banks loan book and 70% from Greek government bonds would result in a loss of 3 quarters of earnings for Credit Agricole and for Societe Generale 1.5 quarters of earnings. This would mean that the French banks would take 3 quarters longer to get their capital reserve ratios to 9% for new Basel III regulations.
