In a sign of the low returns in the past year for pension funds, the 896,000 California teacher retirement pension fund CALSTRS, shows returns for year ending June 30, 2016, at 1.3%. Half of the holdings of CALSTRS are in U.S. and global stocks with returns of negative 2.3%. Real estate provided return of 11% but overall the returns were low. Over 10 years the returns of CALSTRS are now at 5.6%. The California Public Employees Retirement System (CALPERS), says its returns on its investments were 0.6% for the past year. With large retirement obligations pension funds in the U.S. face real challenges in this low return environment. Private equity investments of CALSTRS had returns of 2.9%, also lagging behind.

The annual assumed rate of investment return is widely overestimated in the largest U.S. public pension systems. 59 of the largest pension systems use 8% return, 17 use 8.25%, 12 use 8.50%, and 32 use between 7.5 and 7.75%, according to the National Association of State Retirement Administrators. This is unrealistic in today's financial markets and overstates the extent to which the pension funds are funded. Calpers, California Public Employees Retirement System, is one of the largest pension systems that uses 7.75% assumed investment return. The Board of the $227 billion pension fund decided to retain the 7.75% return, against the advice of the fund's actuary, at a recent meeting. Calpers actuary had recommended a modest drop to 7.5%. The rate is used as a discount rate to calculate the present value of benefits owed to retirees in the future. The lower the discount rate the higher the pension fund's liabilities, probably requiring a higher contribution by local governments. Corporations use the interest rate on highly rated corporate bonds yielding about 6%, as their pension funds discount rate. An expert at Northwestern University suggests the use of a discount rate based on Treasury yields, which is now 4% for long term bonds. Even the modest drop to 7.5% would increase the amount local governments in California would be required to give the state pension fund by 1.5% to 3% of their payroll in many cases according to Calpers. The budget pain is the reason why state pension funds are sticking with unrealistic past returns....

About half of private equity investors have money tied up in zombie funds in 2024 according to JP Morgan Chase. US state and local governments manage about $5 trillion in pension money. Large public pension funds have 14% of their money in private equity. And large corporate pension funds have 13% in private equity. California's worker pension fund will have put more money into its private equity part of its investments than it gets out 8 years in a row. CALPERS and California Teachers Pension funds are funds which have take out loans of 5% to 10% of fund holdings to deal with problems of private equity investment. Pension funds are selling private equity funds takin a hit. At a time when retirees such as teachers and public sector employees are facing cost of living and high healthcare costs they can ill afford such losses showing how widespread capital misallocation is today.

Mark Frazier, a professor at the New School, is the author of the book "Socialist Insecurity: Pensions and Politics of Uneven Development in China." Here he describes the situation in China for the elderly and pensions. There is no Social Security Administration in China like the one in the U.S. Pensions are the responsibility of local authorites. Urban pensions were established in 1951. Pensions for rural areas and farmers came only in 2009. The situation in China for pensions is much like that in the U.S. before FDR's New Deal, being run by a patchwork of local programs- about 2500 county and city governments running pension funds. The problems of pension programs being run for the benefit of well connected groups and making risky investments exists in such local programs. Local governments taking on large levels of debt is a serious problem. The pension program in Shanghai came under scrutiny because of risky investments. A report in Dec 2012 cited by Frazer cites empty accounts at 2.2 trillion yuan or $353 billion. The National Social Security Fund has only $140 billion. Overall pensions account for about 3% of GDP in China compared to 4.9% in the U.S....

New rules by the Government Accounting Standards Board (GASB) and Moody's would show U.S. public pension funds as about 57% funded instead of 75% funded under earlier rules. This will open up an even wider gap in how much they have in the funds and their promises to retirees to about an estimated $2.2 trillion. This puts pressure on state and local governments to either reduce benefits for new hires, have workers increase contributions, or set aside more money from the budget. Local governments face the risk of credit downgrades and higher borrowing costs if no action is taken and finances are worsening. An example is Illinois retired teachers who earn annual pensions of about $46,000 on average, and do not participate in Social Security under state opt-out. Even under old accounting rules this pension fund had $37 billion of assets and $81 in future liabilities. Under the new rules the unfunded liabilities could jump to 83% by one estimate, from over 50%.

Researchers Rauh and Novy-Marx, estimate that states in the U.S. have pension shortfall of as much as $3.4 trillion, and the municipalities have pension shortfall of $574 billion. Seven states are expected to exhaust their pension assets by 2010, and half will run out of money by 2027. Several states have promised annual payments of 30% of tax revenues after their pension funds are exhausted.

Kessler says the assumption that pension systems such as Calpers (California Public Employees Retirement System), can make returns of 7.5% is fantasy considering that U.S. Treasury bonds are yielding 1.74%. Calpers reduced its expected rate of return on its portfolio to 7.5% fom 7.75% in June 2012. Public pension funds in Illinois use 8.18% for expected returns. U.S. public companies with defined benefit pension plan assets of $1.3 trillion use an expected rate of return of 7.5%, even though these assets have return of 5.6% since 2000. Kessler's estimate for expected rate of return is about 3%- fixed income yielding negative real rates of return and pulling returns down. For equities he estimates return at the total of inflation component at +2%, productivity component at +2%, and multiple expansion at -1% because interest rates are at zero.

This is important with the growing borrowing of the US government to fund infrastructure and clean energy, services. This investment is growing after slowing during the pandemic. U.S. companies are required to use a discount rate that reflects current corporate bond yields for future pension liabilities for workers. The low interest rate environment supported by the Fed increases these liabilities. Some companies including Ford Motor see increases in the liabilities even though steps are taken to reduce the amount on the balance sheet. This is a major problem for companies with defined benefit plans- for Ford, GM, Chrysler, Boeing, Dow Chemical, Verizon, AT&T and other large companies. Ford plans to put $5 billion in its pension fund in 2013, close to what it will spend on plants, equipment and developing new models. In 2012 Ford's unfunded pension liability increased to $18.7 billion. Ford reduced pension liabilities by $1.2 billion through buyouts for salaried workers. Having to reduce the discount rate from 4.6% to 3.84% ended up increasing Ford's liabilities for pensions on the balance sheet. Boeing faces a similiar problem.It plans to put $1.5 billion in cash in the fund to reduce unfunded liabilities in 2013, following $1.6 billion it put in 2012. This still leaves the unfunded pension liabilities at 26% for Boeing....

Unknowingly many people have ownership in gun manufacturers through their pension funds. Pension funds for public employees in Florida, Texas Wisconsin and Ohio have stakes of less than 1% in American Outdoor Brands, formerly Smith & Wesson, the manufacturer of AR-15 semiautomatic rifles used in mass shootings at schools and other locations. Even a reputed fund such as TIAA representing teachers has small stakes in this company, this report in the NYT shows. New Jersey is one of the states cutting out investments of state pension funds in gunmaker companies. New York state still has small positions in its teacher pension funds in these companies. AS this NYT report shows it is through the use of  broad stock indexes that pension funds end up owning these stocks even when they have not specifically picked out such stocks. Equally or more alarming as reported here is that funds such as Fidelity and Vanguard own large stakes in the gunmaker companies. Fidelity is reported as the top shareholder of Vista Outdoor, with 15% of the company, through actively managed funds.  Vanguard has a 9.5% stake in Sturm Roger, and a 8% stake in American Outdoor Brands. Black Rock and Capital Group also have stakes in gunmaker companies. This points to a larger culture problem in the U.S. as financial companies see this as " a social issue" whatever that is supposed to mean in the minds of investment managers, when it is really an everyday issue for parents and children. In a culture prevalent in parts of the country and American society that sees something as basic as guns in schools and other public areas as "social change" a spokesman for Vanguard can quietly say that "mutual funds are not optimal agents of social change," without arousing a response. ...

The tech boom bust since 2000 that has hurt America and Europe and which also laid the foundations for the loss of manufacturing and technology to China, ceding American leadership and critical advantage, is shown here in the WSJ. The role of the finance sector  is explained here. That has added one more factor to the factor of endless wars in the Middle East, where American and European investment in healthcare, education and new infrastructure was somehow diverted away, and much of America's and Europe's resources wasted- or not turned to the benefit of the people of America or Europe.  One financial firm that rode the tech boom to the hilt finds itself with unacceptable losses except in a severe recession. Tiger Global Management was using tens of billions of dollars from pensions, endowments and rich clients riding on some of Silicon Valley's hottest stocks.  With the plunge in tech stock values including startups in which Tiger pushed into aggressively now facing large losses after hyper valuations, Tiger's hedge fund which managed $23 billion at the end of 2021 was down 52% in 2022. Another of its funds that managed $11 billion has lost 62%. WSJ says this wiped out two thirds of the gains Tiger has made in the tech stocks since its founding. In addition large writedowns are expected on its venture funds valued at $64 billion at the end of 2021, says WSJ.  WSJ says cheap money (money somehow diverted from infrastructure and funding manufacturing in China instead of the US now goes by the misnomer cheap money) reshaped Silicon Valley in the last decade, as pension funds, rich investors and celebrities turned to well connected money managers such as Tiger to put money in tech stocks and startups. This WSJ report says compared to Sequoia Capital and an earlier generation of venture companies Tiger Global is simply not interested in management of companies it invests in, taking a broad brush approach, using Bain Capital for research, and trying to haul in a large load of fish like trawlers at sea hoping for some companies to make big gains. Many pension funds such as Calpers California's public pension fund invest in Tiger with a $400 million investment. WSJ also reports that Tiger Global's venture funds do not reflect the realities of the tech business as venture stocks will reflect the drop over 2022 and 2023, including its ByteDance Chinese tech investment which will need larger writedowns. Tiger has also not hesitated to get into cryptocurrency which has loss of about $1.5 trillion dollars. It is of interest to note that Julian Robertson, hedge fund manager of the 2000 period (when Clinton-Bush were US presidents) who ran Tiger Management provided the impetus for Mr. Coleman, then 25 years old, for the start of Tiger Global. Julian Robertson closed his fund in 2000 during the dot com bust. Coleman hired a Blackstone analyst and started on the next cycle of tech with social media platform Facebook now Meta, followed by China's JD.com as investments in a new China boom were started. The end result is that during a period of Middle East wars under Bush and Obama, and building dependence on Russian oil and gas supplies under Schroeder and Merkel, China was the gainer as the US and EU lost much of its manufacturing and technology to China. During this period US and Europe neglected investment in infrastructure that would benefit the people of America in ease of living and quality of life. Just as money was wasted in wars much of the tech investment was wasted. The companies that added value over time were started long before and relied on sales growth and new products that revolutionized their field such as Apple with smartphones that started well before the nineteen eighties, Amazon with logistics and its own style of management, Microsoft from an even earlier era. Tech monopolies Facebook, Google, and others would not be missed much in terms of real progress for the people of America. The cost is many decades of ceding manufacturing and technology advantage to China by US and the EU led by Germany. China 2030 and the war in Ukraine with China's support have shown how fragile the foundations have been with weak political leadership and a finance sector running backwards in terms of America's and Europe's strengths in new infrastructure, better healthcare, services and education for the people of America and Europe. Leaving it to the Biden administration and a new coalition of Greens and Scholz in Germany to begin the task of rebuilding America and Europe on strong foundations, including the dignity of the workers and families, that makes who we are and what we believe in, and why the free world believes in us. ...

Calpers sees the hedge funds as too costly with fees of about 2% of investments and 20% of profit, and too complex, lacking the ability to scale up for a pension fund of its size. Edward Johnson and daughter Abby Johnson- Fidelity Investments succession turmoil and Abby Johnson emerging as CEO is covered in a new book- House of Fidelity by Justin Baer, Deputy Markets Editor WSJ. CEO Edward Johnson (Ned) failed to come up with a succession plan and executives under him were planning to sell the company to Chase or another bank. Ned had talked to Chase's Dimon in 2005 and said he was not interested in selling the company founded by his father. Yet this is what executives under Ned, Reynolds had in mind, who did not have confidence in Abby Johnson's leadership. Fidelity Investments has recovered from poor performance in that period and manages the pension plans of employers in the US, being the largest in this business. In 2026 Fidelity manages life savings of 20% of American adults and 50% of these customers signed up in last 5 years, says WSJ. After a period in her performance in the mutual funds business which was not great Abby was listed for demotion by executives under her father, who would sent her to run the philanthropy part of the business. It shows how awoman now 64 years struggled through this period and took the bold step of defying her father through control of 41% of the stock of the company to gain control of the company- a step that led to her father relenting and letting Abby run the company. It is a tale of how in such situations even the most favored can be put at a disadvantage by perceptions - in this case by Reynolds of Abby's leadership and ability- and need to act swiftly and decisively after impressions have been formed that lead to an outcome that doesn't need to occur. Her father Ned even though he in his younger period was a good stock picker, failed in two ways. By not planning a clear succession and lacking confidence in his daughter to overcome temporary obstacles. ...

Only 6% of Chileans support president Pinera of Chile and 81% call management of the pandemic a failure. Parliament adopted reform that allows citizens to have 10% of pension savings paid out as emergency coronavirus aid. Latin America has no aid funds in the way aid is given in the U.S. and in the European Union, and in Britain, leaving people dangerously exposed during the pandemic. Chile was presented as a much more affluent country but this no longer holds true. Pearlstein says American Airlines (AMR) management had hoped to reduce employees count by 13,000, reduce benefits for employees and retirees and reform work rules by going through bankruptcy in the manner of other airlines such as Delta and Northwest. As it turns out AMR's unions and US Airways have made their own deal and come up with labor agreements that are likely to result in a merger deal with AMR with 1.2 billion in savings from synergies, instead of relying on labor savings for $800 million as AMR management had planned. This is because US Airways CEO, Doug Parker, sees increased savings and revenue from a new combined airline and a better hands on management team. Part of the reason is also the the way the combined airline provides additional feeder traffic from smaller cities to hubs in the east coast and midwest markets and in the Miami routes to South America. The Pension Benefit Guarantee Corporation also tacitly sees the benefit of a stronger airline so that its funds are not depleted further by having to support AMR's underfunded pension plan. The creditors have also realized what all this means by increasing the value of AMR bonds to 50 cents on the dollar from 30 cents on the dollar....

Josh Gotbaum, head of the U.S. Pension Benefits Guaranty Corporation and the reorganization of American Airlines (AMR). Gotbaum's strong response made AMR reverse its decision to shift $9 billon in pension liabilities to PBGC, which would have increased PBGC's current deficit by one-third. PBGC is funded by insurance premiums paid by companies sponsoring private sector retirement plans. It has handled 10 pension defaults since 2002- nine in the airline and steel industries. It deficit stood at $26 billion in Sept. 2011, up from $23 billion the prior year. PBGC funds retirement benefits for 1.5 million people, and sends out 800,000 checks.

Achieving net zero emissions by 2050 will require huge amounts of capital. One estimate is $131 trillion. Where will it come from. The UN Glasgow Financial Alliance for Net Zero says financial groups with assets of $130 trillion have committed to its program to cut emissions. This WSJ report says that is enough scale to generate $100 trillion through 2050 to fund the investments needed for new technologies and provide the finance for companies to restructure themselves in a new world.  The question is how much of this is real as banks, insurers, pension funds and private investor groups are only now taking on the task of restructuring the finance industry. It was not even addressed during the 2015 Paris Agreement on Climate Change talks. For this to be truly transformative and the transformative changes to take place governments have a critical role in requiring a common standard for reporting and measuring climate change progress. Government regulatory action and oversight is essential for timely and rapid action to take place. Financial regulators, including the US Federal Reserve and the Bank of England have agreed to add their own oversight through reviews and disclosure standards. The problem is that private sector plans are not concrete. Data is non existent or inconsistent and measurement is not taking place across all of the financial sector on key parameters. The UN has limited power to enforce rules. Who will act to ensure decisions are taken, progress measured after standards are set, transparency set, and how can governments deliver on each step through 2030 ensuring the transformation of the financial sector so that the decisions are taken according to a master plan for climate change in the US, UK, European Union, and India.   ...

This editorial in the WSJ says Puerto Rico is a failed welfare state and has similiarities to the problem in Greece with a bloated public sector (25% of the workforce in the public sector). It points out that the benefits are generous even though the employment is shrinking by 14% since 2005, as 300,000 young people have left for the U.S. since 2005. Welfare benefits it points out are $1743 a month compared to $1159 for minimum wage work. Puerto Rico's Governor Alejandro Padilla says the $72 billion debt "is not payable." Debt is 100% of GNP. Three public pension funds and the Electric Power Authority face serious problems. To manage its finances Puerto Rico has taxed ever higher, increasing sales taxes to 11.5%. The editorial says Puerto Rico is ready for a Detroit style restructuring of the debt, and rewriting of labor and other contracts following the U.S. giving access to Chapter 9 bankruptcy to Puerto Rico, doing this with orderly restructuring.

Chile's new constitution was drafted after a vote on a constitutional convention in which many people not involved before and on the fringes of society including indigenous groups were elected. More than half are independents and from different groups of society not well represented before. As a result of this the lack of experience has led to enshrining every single right that one could think of instead of focusing on what the protests were about about - the pension system, unfairness in access to health housing and education in the way funds are allocated from the budget, and promoting fairness in government.  At this time there is no certainty that it will be passed. A 36 year old student protest leader Gabriel Boric is the president elected after two years of protests about the unfairness of the system that took shape under a constitution written by a military dictator Pinochet who ran the country from 1973 to 1990. Pinochet came to power in a coup that is common in the history of South American Republics such as Brazil, Argentina, Chile and other countries. During the period of the government of Marxist president Salvador Allende the country was polarized resulting in the military taking over.  If the constitution is rejected a new convention will be formed to write a new constitution. In following the Structure of the US, Canadian, or British constitution, or the Indian it is important to look at the document so that it will stand the test of time rather than simply enumerating the rights of man. It is also important to focus on how to make the basic rights such as food, housing and education be well funded and society to be run along lines of basic fairness in incomes, while protecting enterprise and industry that can create new wealth for the country. The large South American economies are mainly dependent on commodities for export and there is a need to fund new business sectors which are not in commodity products- copper in the case of Chile- so that the economy can develop in a way that funds progress in incomes. ...

Analysis of 126 public pension plans by the National Association of State Retirement Administrators shows an average target rate of 7.68%. New York State Common Retirement Fund, third largest by assets, says it plans to drop the assumed rate of return to 7% from 7.5%. A drop of 1% boosts pension liabilities by about 12%, accoridng to the Centre for Retirement Research at Boston College. It means workers are required to contribute more to the pension funds for the same level of benefits, especially as lifespans grow and more Americans retire in an aging population. Other options are for states to cut payrolls and expenses. This is a positive step as it makes the assumptions realistic and improves the fiscal stability of the funds. The largest pension fund, California Public Employees Retirement System is considering dropping its assumption to below the current level of 7.5%. The lower assumed rates of return are not enough say critics, who cite the 3- 3.5% returns assumed in the 1960's for cash and bond based portfolios. The Laura and Arnold Foundation's Josh McGee says it is still not realistic. Retirement systems median actual return was 3.4% for 12 months ending June 30, 2015. Expert panel of actuaries and pension specialists says the right level for assumed returns is about 6.4%. Companies in the Fortune 1000 have already dropped the figure to 7.1%, from 9.2% in 2000, according to Towers Watson survey....

It has been hard to wrap my mind around such a fact. He wants some hard conversations. And here are his initial thoughts- Create predictable income streams like pensions for all workers including lower paid or part-time workers.  Follow 20 states in setting up retirement systems to cover all workers, including gig and part time workers in lower paid income jobs. This covers a huge number of workers counted by the millions who perform the work that makes the country and the economy run. From workers in restaurants to hospitality workers, and in lower paid health care jobs, in help for the elderly, help for children in child care. Encourage employers to offer matching funds. ...

UBS and Bank of America reach a settlement with Detroit before the city declared bankruptcy. The settlement was for interest rate swap contracts signed by Detroit officials in 2005, and settles the contracts for 75 cents on the dollar or $230 million. There is safe harbor for traders and banks in interest rate swaps or derivative contracts, so that the usual stay that blocks creditors from collecting debts does not operate. This kind of treatment for derivative contracts makes no logical sense in the context say experts. The swap contracts of 2005 were signed at a time the city took out a $1.4 billion variable interest rate loan to put into its pension funds, with the swaps as a hedge against rising interest rates. In fact Detroit is seeking a $350 million loan from Barclays Capital and it needs to resolve the swap for that loan. From this loan UBS and Bank of America get their $230 million leaving $120 million for streetlights, police and city services badly needed today. Public interest considerations of this kind were not considered by Congress when it made the rule for safe harbors universal in derivative contracts to reduce systemic risk of one financial institution dragging others into a systemic crisis. The safe harbor make it harder for a judge to say this thing smells and make attempts to change it. ...

Jay Powell, a former US Treasury official, now a scholar at the Bipartisan Policy Center, says the fears of budget problems in US states are survivable, even though they will be difficult and painful. He does not see widespread defaults, the way Meredith Whitney has predicted. Kenneth Rogoff of Harvard University, says a major default would cause serious macro-economic dislocations. It would have impact beyond the US, in the European economies with serious budget problems such as Greece, Portugal and Spain. Analysts cite the following reasons why a widespread debt default by states and local governments is unlikely. Municipal bonds are held mostly by individuals, who own about two thirds of US municipal bonds, directly or through mutual funds. Most state and local government debt is long term, and does not rely on short term borrowing the way a Lehman Brothers did in the recent financial crisis. The states can raise revenues, as Illinois did recently. Investors withdrew $23.6 billion from muni-bonds mutual funds since November, 2010. Moody's Investor's service has listed the states that will need to issue bonds to fund current operations. California will borrow billions to cover cash flow needs, and Illinois is considering an $8.75 billion 'debt restructuring bond' to pay past due bills, and a $3.75 billon bond for contributions to its pension system. Because banks have only 1.3% of assets in muni-bonds any defaults will not affect their ability to lend. But the impact will be felt in the US economy and overseas. In the event there was a default, some analysts believe the federal government would find it hard to say no when the federal government said yes to AIG....
