The terms of the Greece bond deal with private bondholders of March 2012, in which Greece's bondholders (mostly French and German banks) took about 53.5% loss from the face value of exisiting bonds. The deal was accomplished through a swap of new bonds with extended maturities of 10-30 years for bonds with shorter maturities and by reducing the face value of the new bonds.

Spain's bond auction on April 3, 2012 for 2.59 billion euros showed yields up by one percentage point to 5.7% on its 10 year bonds. Spain's banks are using funds borrowed from the ECB under its Long Term Financing Operation to buy Spain's government bonds. Spanish banks bought 39 billion of government bonds in Jan and Feb 2012. Spain has raised so far 47% of the planned funding for 2012.

The European Stabilization Mechanism, setup this week will bailout member states but also enforce strict conditionality. This conditionality means coming in and telling a country what it must do in taxes, spending and economic policy as a price for being rescued. This is amajor adjustment to the system setup originally for the euro, which had the European central bank for price stability and the individual states handling their own finances with no bailout provision. With bailouts made part of the system, each country gurantees the others debts in the eurozone. And this comes with strict conditionality. The agreement last week makes a big change to the original Lisbon Treaty, which had no provision for a bailout. Lagarde says it was wishful thinking to think that the euro would work without something more coercive and stronger discipline. Jolis and Carney quote a former German central bank chief Tietmeyer in describing the challenge facing the euro:"it requires the degree of solidarity characteristic of a nation." They cite the violence and protests in countries from Greece to France when austerity policies are implemented on the basis of such discipline....

Reinhart and Rogoff, 2 eminent economists who worked together on a book on financial crises since 1300, think that the current crisis has much deeeper to go, and the slight recovery in financial markets does not suggest that the imbalances in the economy are corrected. They point to economic weakness as a mechanism by which these imbalances are corrected. For example the economic weakness may be corrected by the weakening dollar resulting in accelerating exports from the U.S. The 1987 crisis had overvalued stock markets relative to earnings as an imbalance, and the 1998 LTCM crisis excessive hedge fund borrowing. Once these underlying imbalances were corrected the economic recovery was back on track. But the Fed's bailout of Bear Stearns has only put the financial markets on a safer footing. It has done little to correct the basic imbalances in the economy of over indebted consumers, and of lost wealth in housing, at the very moment that there is restricted access to credit. The financial market crisis only opened up the weakness from the extremely high leveraging used by the investment firms something like 1:30 by firms from M. Lynch to Goldman Sachs. The Fed's actions gave them time to shore up their finances and recover and the interest rate cuts and government checks help the economy, but not significantly enough to promote investment or increase consumption. The government checks would be used experts estimate for paying down debt and in this way it helps indebtedness a little, but does little to support consumption or promote investment, This the Fed's action also fails to do. The economy contracts and exports help the economy in recovering. The contraction itself say these economists is a necessary mechanism to make the adjustment in every crisis, until something else like exports helps create a recovery. Take December 1997, the Korean crisis. In this crisis the Korean companies invested heavily and were overextended , they borrowed heavily from the banks which in turn borrowed from overseas in dollars. When the Korean currency hit a record low against the dollar it became difficult for Korean companies to pay the increased cost of the dollar loans and many companies failed. As investment was slashed unemployment went up from 3% to 7.9%. Ted Truman, who worked on the Korean rescue effort as a Fed official, is now a scholar at the Peterson Institute of International Economics. He sees as similar to the overexpansion of housing and consumption in the U.S., the overexpansion and excessive borrowing in Korea's corporate sector in the years preceding 1997. After the rescue in Jan 1998, the Korean currency recovered by rising 63% in that year. Did this mean the crisis was over, just as the Bear Stearns bailout leads to gradually settling markets this year? During 1998 the Korean economy sank into a deep recession, the economy shrank 6% in 1998 when it was used to growing at 8%. Nouriel Roubini, another economist, who heads RGE Monitor, a financial and economic forecasting service, sees it this way. First, the mortgage loan imbalances are set into correction mode mechanism, then second, the economy contracts from housing and consumer debt going in reverse mode, then the third effects come into place as this feeds back into the financial system in the form of defaults on industrial loans, municipal bonds, and consumer credit. Additional sequences are in finacial system distress and government and Fed response to set the corrective mechanisms in place, but to also reduce the distress to the financial system and ensure that it is safe. We are where the first effects have ocurred, but before the second and third effects which should take place sometime in 2008 and 2009. The importance of understanding this cannot be overstated for business, planners, and investors because conducting business in this environment or planning or investing will require special skills and temperament which are different from the skills and temperament required in the expansion mode if one is to produce good results....

New risks are emerging in the shadow banking system as regulators work to make the banks safer. Banks as deposit backed financial firms are different from mutual funds, private equity and other firms that are doing more of the financing for business and home loans in the U.S. financial system. As banks deleverage responding to tighter regulation by increasing capital buffers and reducing assets, it makes the financial system safer, yet creates new risks in the shadow banking system not subject to regulation and not supported by bank deposits the way banks are. A IMF report put out in April 2015 underlines these new risks in the U.S. and European financial system. Mutual funds and exchange-traded funds now rival banks in providing financing to companies with high debt. Total bond holdings worldwide in 2014 were $9.6 trillion, increasing 25% over 2008, and the mutual funds leveraged loans increased 60% to $151 billion in the U.S., 223% in the eurozone to $126 billion, according to the IMF. The IMF points out that these mutual funds and exchange traded funds favor emerging market and corporate junk bonds, and operate in a way where they mimic each others in their investments, creating contagion. With hard to sell securities and the rapid decline in these types of funds in a panic, the effect could be to create contagion across the funds. In the mortgage lending field a similiar process of deleveraging is happening. U.S. banks share of federally guaranteed mortgages from big banks down from 61% in late 2012 to 33% in 2015, other smaller finance companies taking up 51% increasing from 24%, according to an American Enterprise Institute report. Paul Tucker, former deputy governor of the Bank of England, points out the dangers. He says policy makers and regulators are playing catchup with firms in the financial services industry who are constantly looking for gaps in the rules, a game that policymakers and regulators are likely to lose at some point....

The issues China faces as it plans the next phase of massive urbanization. Urbanization is a major priority of prime minister Li Keqiang, which was also the focus of his postgraduate work in his student days. In the early 1980's about 20% of China was urbanized, this has changed over three decades to where the figure is 47%, plus 17% for workers working in the cities but classified as rural, a total of 64%. China's plan is to fully integrate 70% of the population or 900 millon into cities by 2025. In 2013 only 35% of the population has a urban residency permit, or hukou. The permit is needed for residents to register their children in local schools or qualify for medical programs in urban locations. One of the problems is the huge cost of doing this which it is feared could lead to inflation and higher debt levels. Currently local governments bear these costs using land sales, and central government transfer payments, but without added financing and unable to issue their own bonds, the local governments strictly limit the use of local school and health services to their own residents keeping out rural newcomers. Local government taking over farmer plots, often without enough compensation is highly unpopular in China. Other problems are- providing a steady stream of earnings for new urban residents from farms, if no employment can be found. So they can sustain themselves- especially as they get past 40 years of age when factory employment is harder to find. The government planners see the larger urban population as a way to shift from a largely export based economy and slowing growth, to a consumption based economy. But critics say the risk is that for this to happen new residents from the farming villages have to find jobs, something the government will have difficulty accomplishing. A permanent underclass of unemployed and other financially strapped citydwellers living around major cities, as has happened with the progress of urbanization in Brazil and Mexico, is something the government would want to avoid. ...

After a long year of uncertainty this is what it comes down to. The new turnaround plan developed by CEO Fritz Henderson and the government's auto task force will leave the government owning more than half of GM. Under this plan GM will get an additional $11.6 billion in loans from Treasury, on top of the $15.4 billion already received. THer government will get half of the ownership of the company in payment for half of these two loans. And GM will use stock instead of cash to pay off half of the $20.4 billion it owes a United Auto Workers fund to cover retiree health care. That transaction will leave 39% of GM in the hands of the UAW. This happens just as another agreement was reached to leave the UAW with 55% ownership of restructured Chrysler, and FIat SpA getting 35%, with the US government and lenders owning the rest. What happens to bondholders? They were told to swap $27 billion of unsecured debt for a 10% company stake. GM and the government give bondholders little choice, if they do not do so GM's Fritz Henderson says GM will file for bankruptcy. In 2011 hourly workers will be less than 40,000. Market share will shrink to 18% in 2014 from 22% in 2008. The number of dealers will drop to 3605 by 2011, down 42% from 2008, and GM will kill the Pontiac brand. Much of the company will have disappeared, showing how market forces are at work in our system in destroying companies, and leaving them as a fragment of what they once were, if management gets complacent and makes a series of errors. Its a big development and shows the savy shown by the government auto task force's leaders in setting up the arrangements. A smaller GM will emerge. BW's report says Housing will go back to normal by 2012. This is a better case scenario. But there are serious downside risks and unknowns. A study done by Rogoff and Reinhart shows that it takes about 6 years or longer before things return to normal after a serious crisis. This could mean 2012 is the earliest things could return to normal. And this assumes that housing demand remains at about 1.5 million homes a year as in the past, and with only about half a million homes being built now as developers scale back the difference of 1 million homes would cut into the inventory to bring demand and supply back into balance. But changing demographics with an aging population and different needs, new frugality with buyers renting for longer, and the perception that homes are not a investment, slowing immigration, all factors that could change the nature of the market and demand in housing, could lead to things dragging out for longer. BW has assumed a more optimistic level of GDP numbers from Moody's Economy.com estimates made in May 2009, with GDP declining 3% in 2009, growing 1.4% in 2010, 4.7% in 2011, and 5.8% in 2012. These estimates are on soft ground because no one really knows for sure what will happen in anumber of areas in the years ahead. In terms of deflation and inflation in the years ahead, capacity utilization is at 68% but a look at the declines in manufacturing show that some of it will be a permanent loss as in the auto manufacturing base, export markets depend on how economies in Asia and other countries are performing, a new frugality and different consumer behaviour because of debt levels at 100% of GDP could permanently lower demand to levels different from that in the past. The regional nature of the recovery in housing will still be very much present, as areas with surging population growth and areas where housing price rises were modest, from Nashville to Austin, do a lot better than California and Florida....

Krugman puts it best when he says in the NYT that he's got a sick feeling in the pit of his stomach. Its just that the Republican challenge of not a single vote in the House for the $789 billion Stimulus bill just makes it harder to go back for more money which most definitely will be needed. The Congressional Budget Office predicts that over the next 3 years there will be a $2.9 trillion gap between what the economy could produce and will actually produce. $789 billion won't be enough, and more so because the weightage shifted in the direction of tax cuts from the original version. And considering the accelerating nature of the crisis on the housing front and in layoffs and consumption, the absence of a clear action plan with specifics to deal with the bad debt in the banking system, is what gives this sick feeling in the stomach. Because as is stated on these same pages by experts from Japan on February 12, NYT, see the link, Japan went through this same soul searching, public anger, controversy, and political leaders were afraid to take strong action for years from the mid 1990's till 2003 after Koizumi's election. Each action or set of actions each year during that period before 2003 was behind the curve, and did not match what was needed. For the USA this has happened already for 2007, 2008 and is heading in that direction for 2009, with a lack of consensus for the strong action needed. Would 4 million new jobs be generated by the current stimulus if that is a measure of success, as Obama indicated at his first press conference? With less going into spending for education, infrastructure, energy and other green projects, in favor of tax cuts and the AMT, and the feeling that going to Congress for more money will be harder and a partisan affair, will this become difficult to achieve? ...

Consumer spending boom is over and when you look at the detail in the government numbers on spending consumer spending is already declining. So the idea that consumer stocks like P&G, J&J and Coca Cola and Kimberly Clark will hold up better than other stocks is a mirage. Just this week the idea that stocks of companies doing a lot of business overseas and in infrastructure will hold up better turned out to be an illusion as GE fell by 12% in one day, April 11, 2008, because of earnings shortfalls in its finance units as a result of the new climate in the credit and financial markets. Consumers spent heavily. If consumer spending had continued the trends from the 1990's then it would have gone up $3 trillion less today. It would have been 70% ratio of household debt to GDP, right now its close to 97% of GDP. Some of this $3 trillion estimate of Business Week economist Mandel using Fed data will be what the American consumer will be dealing with as he reduces spending in the years ahead. According to OECD data the ratio of household liabilities to disposable income (charts P11 of BW, April 21, 2008) is close to 1.0 in France and Germany which is contrary to what one would expect considering the more conservative spending there especially Germany, exceeds 1.0 in Japan, and far exceeds 1.0 in the US, and in Canada aabout 1.3, with the highest ratio in Britain at a whopping 1.7, using a ballpark view of the charts. This suggests that Britain is way off the charts in spending, see the link to this so expect spending to be hit hardest in Britain and with financial services being a bigger part of the GDP and the economy in Britain expect higher unemployment in Britain than the rest of Europe....

With unemployment at 11% and inflation at 9%, public finances in Rio de Janeiro state dire to the point of delaying payments to public servants,including police and teachers, and corruption scandals affecting most politicians and parties, the mood in Brazil at the time of the Olympics is one of anger and indifference. Ordinary Brazilians feel that the $12 billion spent on the Olympics could have been better spent on education, health care and improving basic public services such as the bus system. The decision to host the Olympics was made by the Lula government at the height of the commodities boom. With the collapse of commodities prices and the debt run up by the federal and local government Brazil faces a contracting economy- a 3.8% drop in GDP in 2015- and rising unemployment, increasing inflation, the climate is very different in 2016.
