Jens Weidmann, president of the Bundesbank, says central bank "independence is lost when monetary policy is tied to the wagon of fiscal policy and then loses control over prices." Weidmann and Merkel emphasize their continued opposition to euro-bonds. Merkel tells the German parliament on Dec. 14, 2011, euro-bonds "aren't suitable as a rescue measure." Italian prime minister Mario Monti, tells the Italian Senate: "the Italian government insisted heavily on euro bonds, which are not a back-door way to allow fiscal laxity but will boost growth." Monti says the euro bond proposals will be on the agenda for the EU summit in March. Italy auctioned its 5 year bonds at 6.47%, as German two year bonds had a yield of 0.29%, showing the widening divergence between the bonds of the two countries.

The steps taken at a meeting of Europe's leaders in March 2011. The European Financial Stability Facility will be allowed to disburse its entire 440 billion euros if needed, and it will be allowed to buy bonds in government auctions but not on the secondary market. Interest rates were reduced on loans to Greece and repayment terms were extended. But this fund can only buy bonds of countries receiving bailout money, which means Portugal will not see a decline in its interest rates for benchmark government bonds. Interest rates on Portuguese 10 year bonds remained high at 7.4%. Greek bonds saw a lowering of interest rates, but Ireland saw no change. What is needed now is a plan that will bring interest rates down for these countries, say analysts. And they say the plan agreed on by EU leaders fall short. If interest rates do not go down for these countries the debt keeps piling up, especially when austerity measures lower the economic growth rates of Greece and Portugal. Both Greece and Portugal do not have a competitive export industry, which places the burden entirely on austerity measures and revenue raising steps. The perverse scenario analysts fear is that debt continues to grow because of high interest rates at low or declining growth rates. While some relief was offered to Greece the situation is still precarious, and analysts estimate Greece's debt increasing to 160% of GDP from 127 % of GDP by 2013....

This WSJ editorial says AFL-CIO union leader Trumka's questions about the Lew nomination at Treasury are appropriate even though they come 2 years later. The questions relate to clauses in bank contracts that allow accelerated vesting of equity awards for executives who may be likely to join the government- looking towards favorable treatment of the banks by these executives that join the government. In this case it is Citicorp where Treasury Secretary Lew worked before becoming Treasury Secretary. The original Lew employment contract with Citicorp had a bonus guarantee if Lew left the bank for a "high level position with the United States government or regulatory body." The revolving door has a pernicious effect on America's regulatory system especially for financial markets and bank regulation by permitting behavious that would otherwise be discouraged or penalized.

Karen Elliott House, who has reported extensively from Saudi Arabia for a long time, says the Saudi succession to a younger generation is established, yet the different strains on the fabric of Saudi society continue. The parts of the society that are Islamic fundamentalist see the monarchy as too worldly compared to a militant Islamic State, and the western educated class sees the monarchy and religious clerics as not making enough room for modern ideas, for women and a free press. Inside the kingdom the very dichotomy that allowed the Saudi state to flourish from its beginnings in the feudal period of the late eighteenth century with Wahhabbi given the role of religious authority in exchange for guaranteeing political legitimacy of the monarchy now creates tensions in a modern state. Outside the kingdom Iran is seen as a rival state in the region, and the Saudi monarchy is seeking the support of the U.S. to fight Islamic State. Ibn Saud, described as a skilled statesman by John Foster Dulles, carefully strengthened the monarchy's role in the region for the first half of the twentieth century in his dealings with Britain and the U.S., and successors including King Abdullah continued his policies. Saudi Arabia now is in a new period of radicalism, and conflicts in the region, with an aging leadership in transition, a house divided against itself, as Karen Elliott House who as observed the kingdom for so long points out....

A former deputy foreign minister of Germany, Ischinger, says the Germans support the European Union and the idea of an integrated Europe, but not the euro. Before the euro Germans had a stable currency. For Germans the euro by itself does not make a case for support. It is the idea of the euro as the way or means to achieve European integration that has support in Germany. This subtle difference is important, says Ischinger, and explains why Germans showed hesitation in backing a rescue effort, and yet the German parliament voted to support the European Financial Stability Fund. The German people are cautious after the experience of reunification and the global financial crisis, and are aware that their prosperity depends on the fragility of an export dependent model. For this reason the rescue effort has to be presented and seen as a way to save the European Union for it to get the backing in Germany that it needs.

Citigroup remains extraordinarily leveraged, with tangible leverage at 47 times tangible common equity. JP Morgan's is 26 times and Goldman's is 21 times. The government's two preferred shares capital injections of $45 billion does not reinforce the common stock, which fell 20% on the 14 January, 2009, and the discarding of the universal bank structure this week does not adequately address the root problem of problem mortgage related assets and excessive leverage. The government's agreeing to to take a large share of losses on $306 billion of problem assets helps, but with the leverage being so high significant problems remain. So what are the options. Reducing leverage to where J.P. Morgan Chase is would take $35 billion in common equity, something that would make the government the owner of Citibank, as Citibank's market capitalization on January 14, 2009 was $25 billion. The risk of doing this would be that other large bank stocks also fall steeply as the market prices in a similiar outcome. And there are political considerations as giving capital to banks is not popular with so little bank lending to show constituents. The capital needs of Bank of America as it completes the acquisition of Merrill further complicates the picture. But stopgap moves like additional loss sharing agreements will leave Citbank's problems still unresolved. ...

Citigroup is bleeding even as the government has ringfenced $300 billion in bad assets and its not likely to go under. The next step may be to get these bad assets into a bad bank as Bernanke has suggested. Citigroup is now divesting many of the assets like Smith Barney that were hastily put together by Sandy Weil as some kind of financial supermarket. None of the companies with their separate cultures melded together, and managing this was a huge undertaking which never really got off the ground. Now its all coming apart and Citigroup will go back to its core assets.

David Brooks of the NYT comments on the Hillary Clinton interview by Goldberg in the Atlantic magazine, where she criticized U.S. president Obama for a weak foreign policy and failure to act in Syria. Brooks says Obama's failure to act in the robust manner Clinton is advocating only leads Obama into situations where he is forced to act later as the situation deteriorates with more serious consequences for the U.S. By not acting in a timely manner the U.S. may be forced into greater involvement later, which makes Obama's "don't do stupid stuff" less of a sound idea than it appears. Russian president Putin tells Russians at an annual news conference on Dec. 17, 2014, that the West wanted to deprive Russia of its natural resources. He says steps taken by the central bank and his administration were proper, including avoiding capital controls, except that the decision to raise interest rates to 17% in mid-Dec. should have been taken earlier. He deflects criticism that the sanctions and the decline in the ruble were "payment for Crimea" (Russia's takeover of the Crimea) by saying it was "payment for our independence, our sovereignty." Putin expressed unease with the expansion of NATO to Russia's borders. He told Russians to expect that the crisis will last for 2 years and during this time the Russian economy will adapt, in particular shifting its heavy dependence on oil exports. During the 10 years of the Putin administration since 2004, Russia has not made a vigorous effort to diversify away from oil dependence. Progress was made primarily in better integrating the economy with the European Union, entry into WTO, building a sovereign reserves fund, until the crisis in Ukraine. The Putin years may be seen in the future as the transition years towards a more diversified economy, and may lead to a shift away from the kind of management of economic and foreign policy by a single leader that may have led to the disruption in relations with Germany, a critical economic partner for Russia. Chancellor Merkel said Germany would continue to support sanctions as long as Russia opposed the right of self- determination of people in Europe and European values. Germany continues even now to maintain dialogue with Russia through Social Democrat Foreign Minister Steinmeier, which is why Putin continues to refer to it as "our partners" and cites the differences with our partners, very different from the Cold War period when no such close relations with Germany existed. ...
