German banks hold $28 billion euros or $37 billion in Greek bonds according to Barclays Capital using IMF data. This debt is now rated as junk by Standard and Poor's since last week. Just one bank, Hypo Real Estate, now owned by the German government after a bailout has $10.5 billion of Greek bonds. This gives a new twist to what is happening in Greece, with Germany involved through the support its own banks would need if Greece defaulted and these bonds become worthless. Total debt holdings of Portugal, Italy, Ireland, Greece and Spain for example at Hypo Real Estate is $52 billion. France is also heavily involved through its banks. It has $67 billion in holdings, including $9 billion held by the Bank of France, according to Barclays. According to BIS data American banks hold $16.6 billion in Greek debt. Even the healthy large Spanish banks like Santander have their problems, with Santander having $64 billion of assets in Portugal, according to analysts at Nomura in London. In Spain most of the bad debt problems are concentrated in the midsize banks, but if Portugal were to take a hit then the large banks would be affected adversely....

European Commissioner Michael Barnier calls for banning credit ratings on countries receiving financial aid. This comes after Moody's strongly downgraded Portugal's rating to Ba2 in July 2011.The downgrade was more severe than expected and comes right after the Greek parlaiment passed austerity measures in Greece. Tourism is boosting the economies of southern Europe. The tourist economy is ultra competitive in places such as Lisbon and Madrid because the  debt crisis of Spain, Portugal, Greece has led to devaluing their currencies with the US dollar. There are more American tourists in Portugal than Spanish tourists who are attracted by lower cost vacations. Europe now generates $500 million dollars from tourism one third of total tourist dollars worldwide. Portugal's economy is growing at 8%. This WSJ report looks at tourism in Portugal. It also raises questions about Southern Europe's overdependence on tourism industry which is cyclical.

Recent trade data show improvements in the current account deficit of Ireland, Portugal and Spain. Ireland is in surplus since the second half of 2010. Spain has reduced its deficit to 3% with a 12.5% increase in exports. Deutsche Bank reports show the aggregate current account deficit of Greece, Ireland, Portugal, Spain and Italy going from a weighted average 10.9% of GDP in the 2nd quarter of 2008 to 4.3% by the 3rd quarter of 2011. This provides a ray of hope that the rebalancing needed in Europe can happen without putting a large burden on falling wages relative to Germany.

Portugal's foreign minister, Paulo Portas, resigns in protest against continuity of austerity measures signalled by the selection of Ms. Albuquerque as the new finance minister. Portas's party is part of the coalition of centre right parties in the administration of prime minister, Pedro Passos Coelho. Cuts in public employee pay and spending on health and education, income and sales tax increases, have cut the deficit to 6.4% of GDP by 2013 from about 10% in 2010. The cost of this is an economy that is shrinking more than expected- by 4.8% in 2011 and 2012, and an additional 2.3% in 2013. Unemployment exceeds 17% in 2013. The loan terms negotiated for the 78 billion euro bailout with the IMF and E.U. in 2010, were renegotiated so that the 3% of GDP target for the deficit for 2013 was relaxed to 5.5%. Portas's party and other leaders are calling for a further renegotiation to take into account the economic conditions in Portugal and boost growth. Portas's party opposed the effort to cut labor costs of companies with a large increase in worker social security contributions, a measure seen as counterproductive even by business leaders that was later dropped. In financial markets the 10 year Portugal bond yield increased 0.22% to 6.615%....

The ECB's monetary policy is making its way through the financial system to help homeowners in the eurozone with their mortgages. A large majority of Spain's home mortgages have rates that increase or decrease according to the level of 12 month Euribor, according to Spain's mortgage association. The mortgage rate is normally set by adding about 0.3% to the Euribor 12 month rate. In Italy about half the mortgages have variable rates, most linked to Euribor, according to mortgage broker Mutuionline. The decline in 12 month Euribor rate to 0.187% by April 2015, as a result of the ECB's monetary policy, provides significant relief to mortgage holders during the eurozone economic crisis. This is especially true for Spain with its housing crisis and high unemployment. In Portugal the interest rate on most mortgages is determined by using the monthly average of the 3 month and 6 month Euribor, which are close to zero. Some mortgage holders in Portugal are seeing their mortgage payments cut by about half as a result, providing much needed relief to homeowners with mortgages. This is one way in which the ECB's monetary policy is helping the eruozone recovery in 2015-2016. Spain and Portugal suffer from high unemployment which has led to many homeowners unable to afford their mortgage payments, affecting everything from housing prices to consumer spending and demand in the economy, with severe effect in the period 2011-2014....

Ireland owes $139 billion to German banks and $132 billion to British banks according to the Bank for International Settlements in Basel, Switzerland. German officials said in Berlin that Deutsche Bank was especially exposed to Ireland. But Deutsche Bank does not say that, it insists the money at risk is $400 million euros, calculated after the use of derivatives to hedge risk. Total gross exposure is not revealed by Deutsche Bank. This makes investors more nervous and promotes the spread of contagion to Greece and Portugal.

Informed sources say Portugal will require 90 billion euros ($129 billion) in a bailout package from the European Union and the International Monetary Fund. Of this 10 billion euros will be needed in June 2011. Germany's finance minister Schauble, said the austerity program that is part of the bailout will be put together in the next 2-3 weeks with the help of the European Commission, the European Central Bank, and the IMF. The bailout will probably be structured in several phases coming before and after June 5 elections in Portugal. The current Socrates administration and a new administration will share responsibility in negotiations for the deal. The opposition Social Democrats who are front runners supported by 39% of the voters and the CDS party with 7%, both support the current government's bailout request. A Social Democrats-CDS coalition is likely after the June elections. The leader of the Social Democrats, Pedro Coelho, is involved in the negotiations. The crisis came to this point after Portuguese banks-which were among the principal buyers of government debt- decided to stop buying additional governmet debt. This meant the government with low cash reserves had little chance of meeting the 4.9 billion euros in debt repayments in June, after a 4.2 billion euro debt repayment in April. The Portuguese government had preferred a bridge loan from the EU but the EU declined this request, insisting on austerity measures. A recent effort by the Socrates government to get an austerity package was defeated in Parliament, leading to Socrates' resignation. ...
