Sheila Dewan provides analysis of the figures on household debt for the fourth quarter of 2013 put out by the U.S. Federal Reserve. U.S. households added $241 billion in debt in the 4th quarter 2014, increasing by 2.1%. It shows says Dewan, that American households were beginning to spend on homes and consumer purchases such as autos. Certain groups such as students and young people were restrained in spending by high levels of student debt. Debt increases were $152 billion for new morgages, $18 billion for car loans, and $53 billion for student loans up by 5.3%. Total household debt to income ratio went up to 130% by 2007, and has since declined to above 100% at the end of the 3rd quarter of 2013, going up again in the 4th quarter of 2013. Credit card debt showed only a small increase of 1.6% as households focussed in cutting credit card debt with high interest rates. Increases in credit card debt and in mortgage debt were shown to be for people with very high credit scores of above 720 in the Federal Reserve analysis, a sign of the caution exercized by households and banks following the overleveraging in 2008....

China's domestic debt has surged to levels that precede a crisis, to 216% of GDP and heading for 271% by 2017 according to Fitch Ratings. As a result president Jinping has taken over control of economic policy and controlling debt, especially local government debt, is now a top priority for 2014. Jinping will head the "leading group" for overall top down reforms, reflecting the new urgency. Local government debt went up 67% from 10.7 trillion yuan to 17.9 trillion yuan ($2.95 trillion) in just 3 years from 2010 to 2013, according to the National Audit Office. About half of this debt is due by the end of 2014, according to Standard Chartered Bank economist Stephen Green. Another risk is that shadow banking with interest rates of 10% are now about 11% of new lending. The option adopted by the government to use central government funds and regulation to restrict lending could make local governments turn increasingly to the shadow bank lenders (trust companies, and informal lenders) making things worse. The other option of tackling it aggressively by letting some companies default has the risk of other lenders raising rates on loans and bonds. This makes solutions tricky and prone to problems of increasing severity. ...

The Finance Ministers of Germany and France, Wolgang Schauble and Christine Lagarde, support a reprofiling of Greece's debt. This is a form of restructuring of Greek debt under which Greece's private creditors would be expected to take repayment over a longer period. This would help Greece cover its fiscal gaps in 2012 and 2013. Luxembourg premier Jean-Claude Juncker, head of the group of 17 finance ministers of the EU also supports this move. This is opposed by the ECB Executive Board member Jurgen Stark of Germany, Jens Weidmann, Bundesbank President, and Christine Noyer, head of the French central bank. The ECB's view is that there would be contagion effects from a restructuring which would affect Ireland, Portugal and Spain. Creditors such as Societe General bank support this view. The finance ministers have a political constituency and recent elections in Finland and Germany show lack of public support for additional financial support to Greece, Ireland and Portugal. The ECB is pushing for Greece to exhaust all options include privatization and further spending cuts, and for European governments to come up with the money. The ECB position including a threat by ECB officials to stop accepting Greek bonds as collateral for loans is coming under criticism. Sony Kapoor of Brussels think tank Re-Define, says the ECB is following anarrow interest and considering the political opposition has an untenable position- forcing Greeks and the people of the eurozone countries to bear the entire burden of the crisis with no contribution whatsoever from the banks that made the decisions to make these loans. Not even to the point of a milder form of restructuring that reprofiling would accomplish, that extends debt repayments to creditors over a longer period. Mitch Daniels, former 2 term governor of Indiana, and president of Purdue University, describes the damage done to hope for the future by putting so many people in so much debt- with estimates by WSJ-Experian showing 70% of recent graduates as borrowers and the average borrower graduating with $33,000 in debt. 40 million young people are affected, as they postpone marraige, postpone childbearing, postpone buying a new home, stay away from starting a new business. Daniels put his own social and moral obligation to the test as he brought the cost of an education at Purdue for 2 successive years- with a 3 year freeze on tution and cuts in room and board, textbook costs. Purdue student borrowings have dropped by 18% since 2012, adding a new metric in evaluating the delivery of quality education for the country, and a moral and social obligation for all the leaders in our society.

The German and French positions on solutions to the eurozone debt crisis are in conflict. As a result the negotiations between France's Sarkozy and Germany's Merkel are deadlocked. The basic differences revolve around three basic issues. Germany wants to see a lasting solution in which Greece debt is restructured so that banks and other creditors that loaned money to Greece voluntarily take losses so that Greece's debt can be reduced to a sustainable level of no more than 50% of what it is now. France, the ECB and the French banks do not want to restructure Greek debt in this manner beyond the 21% reduction in value of debt under the July 2011 agreement. The voluntary reduction in Greek debt by the banks would prevent a default by Greece and unsettling of the financial markets. France fears market contagion from the restructuring of Greece debt that would place pressure on French banks as the value of the Greek, Spanish and Italian sovereign debt French banks hold declines in value. That would require a major recapitalization of French banks and additional cuts to the French budget. Additional twists to the negotiations are that Sarkozy is unpopular in France with elections six months away. For this reason Sarkozy would prefer to recapitalize after 9 months. A way to get around the need for more deficit cutting (austerity measures) in France, is for the European Financial Stability Fund to be able to borrow money from the European Central bank. The ECB can print euros in that situation. Germany's chancellor Merkel has to consider German public opinion and experts from the German central bank, who are adamantly against using the ECB to print money and Germany committing itself to bankrolling most of the effort. Germany wants France to use its own money to recapitalize French banks, with Germany only responsible for recapitalizing its banks. Merkel told her parliamentary caucus in Berlin that "the path is closed for using the European Central Bank to ease liquidity problems." Because of Germany's insistence on financial soundness for any solution, France being in the more difficult financial position and Sarkozy facing elections willing to come up with a short term fix, and the unwillingness of French and German banks to take the losses necessary for a lasting solution, the Germans see a real solution taking a long time. ...

Total student debt in the U.S. passed the figure of $1 trillion in late 2012, according to the Consumer Financial Protection Bureau, the federal agency recently created. This figure is about 16% larger than an estimate made earlier in 2012 by the Federal Reserve Bank of New York. The surge reflects increasing numbers of people going back to college to get new skills in a faltering job market. Tution increases with cuts in state funds to colleges mean larger loans need to be taken. Another factor is that about 25% of borrowers are behind in payments, resulting in higher interest payments, according to New York Fed data. Experts say this could delay the recovery in the housing market, as potential home buyers take longer to build up funds for a down payment. Parents are co-signers on some loans for children and professional changing careers are also taking loans, creating larger effects of rising student debt.

With yields on ten year Greek bonds reaching new highs, the Economist says it is time to go to Plan B. The German government wants to see something different from a continuation of the 2010 plan and merely loaning more funds to Greece. One option is for Greece to pledge privatization proceeds as collateral for new loans. Another option is the restructuring of Greece's debt, even though the German government is reluctant to impose losses on holders of Greek bonds. But Trichet and the ECB are opposed to any restructuring. ECB officials fear this could cause a crisis like that caused by the collapse of Lehman Brothers in 2008. And privately ECB officials say they could go so far as to refuse to accept Greek bonds as collateral for ECB loans if a restructuring goes through. The contagion from a Greece default could affect Ireland, Portugal, and impact the European banking system and the ECB's own balance sheet. Yet a sounder plan would be for European governments to come up with the funds to recapitalize hard hit banks, knowing that Greece will never be able to pay back its loans under the current plan. The IMF and the German government should push for an orderly restructuring of Greece's debt as the only workable solution, says the Economist....

The Congressional Budget Office report shows federal debt to exceed 100% of GDP for 2020. It was 106% of GDP in 1946 after the financing of the second world war. The steps taken at a meeting of Europe's leaders in March 2011. The European Financial Stability Facility will be allowed to disburse its entire 440 billion euros if needed, and it will be allowed to buy bonds in government auctions but not on the secondary market. Interest rates were reduced on loans to Greece and repayment terms were extended. But this fund can only buy bonds of countries receiving bailout money, which means Portugal will not see a decline in its interest rates for benchmark government bonds. Interest rates on Portuguese 10 year bonds remained high at 7.4%. Greek bonds saw a lowering of interest rates, but Ireland saw no change. What is needed now is a plan that will bring interest rates down for these countries, say analysts. And they say the plan agreed on by EU leaders fall short. If interest rates do not go down for these countries the debt keeps piling up, especially when austerity measures lower the economic growth rates of Greece and Portugal. Both Greece and Portugal do not have a competitive export industry, which places the burden entirely on austerity measures and revenue raising steps. The perverse scenario analysts fear is that debt continues to grow because of high interest rates at low or declining growth rates. While some relief was offered to Greece the situation is still precarious, and analysts estimate Greece's debt increasing to 160% of GDP from 127 % of GDP by 2013....

Senate Minority Leader Mitch McConnell offered a way out of the stalemate in talks between the Obama White House and Republican leaders Boehner and Cantor. McConnell's proposal designed to meet the August 2nd 2011 deadlinefor raising the U.S. debt limit is to give the President new authority to raise the federal debt limit. It would place the entire responsibility for raising the debt limit on the President. Under this proposal Republicans would not have to vote to raise the debt limit. Republicans can then shift the effort for large spending cuts to the congressional appropriations process.

Work requirements is one area in which Biden and McCarthy have a point of agreement in the debt ceiling discussions. Biden says he has supported work requirements in the past. Biden also says he would do nothing that affects health benefits. Under Biden the jobs market is the best it has been for over two decades which makes it easier to have some sort of work requirement for people able to work before they can collect government aid benefits. This makes an agreement possible in which Biden and McCarthy continue discussions with Biden building some form of rapport with a Congressman he has known in the past from his days in the US Congress. An agreement he pulls together would then have the support of most Republicans and be passed with the help of all Democrats. This would meet with opposition from a small faction of the Republican party, opposition that McCarty has become accustomed to including the prolonged voting it took to get himself elected as Speaker. McCarthy and most Republicans are in favor of Ukraine and the EU support for Ukraine at a critical time. They including Mitch McConnell who is present in the negotiations would not want to do anything that spirals America into a financial crisis during a Ukraine counteroffensive with Biden and Scholz's support that could end the war in Ukraine. Biden probably shared the concerns of his G7 counterparts with the Republicans about this. McCarthy and Biden could then simply say they only worked to do the possible and move on to the bigger battle in 2024. ...

Germany's finance minister, Wolfgang Schauble, says Germany can move faster than expected to allow shared liability of eurozone debt. He also accepts the need for short term measures such as the European Stability Facility buying bonds of Spain and Italy in private markets to drive down yields. Schauble indicated this flexibility in an hour long interview with the WSJ on June 27, 2012. This comes after Angela Merkel's remarks made in talks with coalition partners the Free Democrats that she would not accept any mutualization of debt in the eurozone in her life time. Schauble reiterated his view that before joint liability of debt can take place there has to be a joint EU fiscal policy, and sequencing was critical. He called for a EU fiscal commissioner arrangement for reviewing EU member budgets and policies. At the same time he said Germany was open to some level of mutual financial support between members of the eurozone, under the right conditions.

House Budget Committee chairman Paul Ryan said in remarks at a breakfast hosted by the Wall Street Journal- he would submit a budget plan that would balance the budget in 10 years by cutting government spending and without raising tax revenues. The fragility of the financial system is cited as one of the risks for China by Standard & Poors, and by the IMF in 2014. After 2008 total debt including government, corporate and household jumped by 100% to reach 250% by 2014, according to the Economist. The complacency, poor statistics showing bad debt at low levels, the tendency for local governments to continue old practices, dependence on the state to pick up the tab when companies run into losses, or for bad debt at banks, papering over bad loans with new loans, and corruption with close connections between state owned companies and the state, create a situation in which this problem continues to grow.

China's Finance Ministry is having a difficult time controlling local governments using local government financing vehicles to invest in more infrastructure, airports roads and subways. One such city is Wuhan which plans six subway lines, three bridges over the Yangste river and a new airport. Much of the money comes from land sales. The Finance Ministry in a 2013 report pointed to the unreliability of land sales for future borrowing as the property market is slowing, and because it is highly unpopular to requisition land for land sales. This matters because the IMF says debt is growing faster in China than when Japan, South Korea and the U.S. fell into deep recessions at different times between the late 1980's and 2009. Local government debt accounts for one fourth of the increase in China's domestic debt since 2008. New rules by China's bond agency in Dec. 2014 prevents investors from using low grade debt to borrow cash. In the past local governments found a way around the central governments effort to curb growth of debt by restructuring the local government vehicles or some other way, as Wuhan has done. Wuhan Urban is the local government financing vehicle for Wuhan and its debt increased by 20% in 2013. Wuhan's mayor, Tang Liangzhi, is pushing construction to the point where he is known as Mr. Dig, Dig. One reason for China's slowing growth below 6-7% is the need to control the growth of debt. Local government debt in China reached 36% of GDP in 2013, double the figure in 2008, and will increase to 52% of GDP in 2019, according to the IMF. And the increase is not proportionally delivering the same results as before. JP Morgan estimates that over 4 units of borrowing are needed in 2015 for every unit of investment, compared to less than 2 units of borrowing for every unit of investment in 2007. PRC Macro Advisors of Hong Kong says half of the borrowing by financing vehicles goes to pay interest on existing debt in 2014. There are 8000 such local government financing vehicles in China today each competing to build infrastructure in its neighborhood, in the case of Wuhan to build a computing back office for financial companies and as transportation hub, even though its uncertain whether this will be realized or not. The problem is that alternative investments as an opportunity cost are being neglected, the hospital not being built as China's population ages with underinvestment in health care, and the private company with better returns that is unable to find financing. A classic example of crowding out of better return investments as a glut of housing and road/bridge/ airport infrastructure gets built. The central government is wary but faced with slowing growth pushes problems down the road, what experts call a Japan syndrome....

Local investment companies were allowed to borrow beyond their limits after the financial crisis of 2008. There are about 8000 local investment companies (LIC's) and they were used during 2008-2010 to get funds quickly to projects. The LIC's borrowed for local governments, and borrowed extensively to build roads, railroads, power plants, and other infrastructure and buildings. Northwestern University Professor Shih has followed this carefully, and estimates LIC debt owed to banks at $1.68 trillion, or 34% of China's GDP. Some of the banks have collateral in land, but many banks are relying on the ability of the local governments to pay back the loans. And some of this is in money losing projects.

The U.S. House of Representatives votes 285-144 to suspend the debt ceiling till Feb. 7, 2014. The deal forged in the Senate by Democrat Reid and Republican McConnell passed in th Senate by 81-18. The U.S. stock markets closed with the DJIA at 15374, up 1.6% compared to Sept 30 when the government shutdown began. The Republicans opposing the passage outnumbered those supporting it 144 to 87 in the House of Representatives. Because this was a repeat of similiar failure to reach agreement and last minute deals in 2012 and 2011 the equity markets appear to have taken the conflict between the two parties in stride.
