In the current situation where the "too big to fail" problem for banks has only worsened since the crisis with the remaining banks even larger after mergers, and no dividing wall between speculative trading in securities and the utility banking of collecting deposits and making loans, the country depends on regulators to do the job of supervision. Regulatory reforms have faced resistance from the banking industry and the reforms have been watered down in Congress. It is in this environment that Patrick Parkinson takes on the job of head of bank supervision at the Federal Reserve. He will work with Daniel Tarullo, the Fed governor who heads the committee of governors overseeing bank supervision. But he is also one of the old faces at the Fed when the Fed failed in its role of bank supervision. From 1993 to 1998 he was the top staff advisor to the Fed chairman, for matters considered by the President's Working Group on Financial Markets.

The Fed over the past year has assumed, backstopped, or committed to take on about $2 trillion in assets from shaky financial institutions including Bear Stearns, AIG, Citigroup and Bank of America. In some cases the banks will assume some of the losses, or Treasury will accept some of the losses before the Fed comes into the picture. Another $1 trillion in lending could occur in 2009 as liquidity programs are tapped further by borrowers and the Fed purchases more bonds such as the ones sold by Fannie and Freddie, and securites backed by student loans, auto loans, credit card receivables and small business loans. This would result in a balance sheet for the Fed over 3 times what it was 18 months ago in mid 2007.

About $50 billion of the $170 billion in government money that went to AIG has gone to counterparties that bought credit default swaps from AIG, couterparties like Goldman Sachs, Merrill, Societe Generale, and Calyon another French bank. The Fed has resisted disclosure of these names. If the Fed had not done this insurance experts say some of these banks would have taken hits on their capital cushions, which they keep as reserve against such losses. And they say these banks would have been stretched if that happened. These counterparties were made whole against these losses. Critics ask why these counterparties should not have been compensated with a discount, so that they bore some risk and took a small haircut. But it appears that with the banks in a fragile condition the Fed decided to take this step.

The Fed's own files, data from 21,000 Fed transactions over 2007-2010, are revealed in a kind of Wikileaks release. The data is available because of a transparency provision in the Dodd-Frank bill introduced by Vermont Senator Bernie Sanders. This editorial in the Wall Street Journal shows that banks on Wall Street received much more help than advertised. Goldman Sachs is shown to have used the Primary Dealer Credit Facility 212 times for an amount of nearly $600 billion. Morgan Stanley is shown to have used the overnight Fed lending program 212 times from March 2008 to March 2009. The Wall Street Journal editorial concludes that this makes it impossible for someone to argue that either bank would have survived the financial storm without the Fed's help. The same is true for General Electric. GE tapped the Fed's Commercial Paper Funding Facility 12 times for more than $15 billion And with the help of the FDIC's debt guarantee program GE sold $60 billion of government guaranteed debt. GE and Citicorp are shown to be the heaviest users of that program from November 2008 to Juy 2009. The overwhelming lesson, says this editorial, is to ensure that there is no repeat of this kind of situation. And the new Congress needs to tighten the too-big-to-fail criteria....

Laurence Kotlikoff is a Boston University economist who calls the Obama administration's plans for fixing the financial system akin to "putting a Band-Aid on cancer." He outlines his own proposal in a book just out with the title: Jimmy Stewart is Dead. It calls for taking the risk out of the nation's financial system with "too-big-to-fail" banks, which threaten America's financial system, and may cost huge amounts of taxpayer money approaching by one estimate the entire unfunded liabilities of the Social Security System. He writes in the book that "the problem is the leveraging of the taxpayer by people with no formal training in finance or economics, no personal downside, an assortment of Napoleonic complexes, the money to buy ratings in New York and policy in Washington, and the ability to run circles around regulators." His proposal is to turn banks - intermediaries taking deposits and making loans- into institutions that connect borrowers and depositors with very safe mutual funds created for this reason. Each deposit would be pooled with other deposits in the new kind of mutual fund with all the money held in cash. These mutual funds would supply loans. This strips banks of their risk-taking function. It has attracted attention and support of Columbia University's Jeffrey Sachs and University of Chicago's Nobel Prize winning economist Robert Lucas. Most recently Bank of England's Governor mentioned Kotlikoff three times in a speech to Parliament as ideas worth looking at. With bankssstripped of risk-taking only one single Federal Financial Authority as the national regulator would be needed, instead of the myriad regulators in the current system that have failed in crises. MIT's Simon Johnson agrees that some strong action is needed and compares the need for action with what Theodore Roosevelt had to do to break up the once impregnable Standard Oil. By 1911 the Supreme Court had broken up Standard Oil into 34 companies....

Central banks for the European Union, US and Britain show slight divergence in their approach to inflation. The Bank of England's Bailey increases interest rates in UK to 0.25% from 0.1% a slight increase to signal its direction more than a serious interest rate increase. In the US Fed chairman Powell indicates an intention to make 2-3 rate increases  in 2022 if the conditions require action. In the European Union Ms. Lagarde of the ECB will taper purchases to 20 billion euros a month later in 2022, and keep interest rates at minus -0.5%. The British pound and the euro gained slightly as a result. 

Supply chain issues and energy prices are a big part of the current inflation increases which were described as transitory by Mr. Powell. The persistence of this inflation led to recent moves by the central bank. At some point these pressures would ease leading to a long term policy approach that pushes for a robust economic recovery.

Joseph Stiglitz describes policies and programs of the Obama administration that favor banks and avoid a government takeover of over leveraged and badly managed banks in the U.S. President Obama's policy transfers financial assets to banks on highly favorable terms even though some of the banks made bad decisions and highly overleveraged assets creating the 2008 global financial crisis. The policies avoid a government takeover of banks, policies which the U.S. aggressively pushed for in other countries such as S. Korea during the 1997 financial crisis with Rubin, Summers and Geithner at Treasury. These policies would come under strong criticism because it rewarded risk taking and kept in place an incentive system that led to such behaviours- creating "heads I win, tails you lose" psychology. It also delinks the performance-reward relationship that is the basis of free enterprise in western economies. A problem that would be left from the crisis and the Obama administration's response to it is "Too-Big-To-Fail," with banks larger than before. The FDIC and U.S. Fed's plans for banks to have living wills for an orderly windup under Dodd-Frank legislation only goes a part of the way in tackling this problem. In the U.S., and in Britain, France, Germany, Switzerland, the related problem of high bonuses continues into 2014, with RBS bank in Britain one of the egregious examples and highly unpopular with the British public. The lack of similiar government help to homeowners, advocated by Reagan economic advisor Martin Feldstein and FDIC chairwoman Sheila Bair from the beginnings of the crisis stands in sharp contrast to the response of the Obama administration. Serious doubts remain about the effectiveness of value at risk or VAR quant models used by JP Morgan Chase to measure potential losses on a trade on a bad day. A newer model used by Chase in the first quarter showed smaller losses. When the old model was run this trade showed double the losses according to Chase managers. Greenberger, a former CFTC official and a professor at the University of Maryland School of Law, says if the trade become hard to unwind it shows poor risk management. And experts say it is not much of a hedge if it is done in an obscure part of credit markets and hard to unwind without serious losses. Peter Tchir, a former head of index trading at RBS bank, says CEO Dimon must have seen these kinds of hedges as part of his overall strategy, which is why he supported them in April 2012. The problem lies in that the bank size has grown to such proportions that its simply too big to manage, with trades it has to make becoming massive as a consequence.

Randall Quarles, a Republican Treasury official in both Bush administrations, is the choice for Fed Governor and Fed vice chair for supervision. He will be when nominated the senior person in charge of supervision of banks, a role played by Fed's Daniel Tarullo during the Obama administration. He has supported the view in favor of postcrisis regulations, yet warned against raising the cost of bank credit by requiring a big increase in bank capital. Quarles has worked at the Carlyle group private equity firm, graduated from Yale law school and is a partner at Davis Polk Wardwell law firm.

David Stockman was Budget Director under President Reagan and known for his prodigous grasp of statistics in the national budget. Here he takes on what he describes as disproportionately large and destructive banking system for the U.S. economy, which he says the nation desperately needs less of. He supports the small tax of 0.15% of the debts other than deposits of financial conglomerates. His words are some of the strongest yet to come from one of the most prominent people on Reagan's economic team about how the nation's banking system has beome unproductive in supporting economic activity which is its reason for existence. The destructive effects on social cohesion and the middle class is emphasized. He says for years the Fed has run an insanely loose monetary policy that has encouraged this behaviour and socially detrimental profit seeking by the banks and other companies. He sees the big banks as dangerous institutions in today's economy engaged in a bull market culture which believes in entitlement and profitseeking behaviours regardless of its detrimental nature for the national economy. The recent profits of the banks in 2009 and the resulting bonuses are a result of the Fed's easy money policy and bank's gambling at the Fed's monetary casino as he puts it, with money obtained at little cost from Fed-controlled money markets. This article helps to eliminate the distorted perspective in today's climate that paints criticism of splitting up the banks, or otherwise restricting banks in engaging in proprietary trading and risky behaviours, as government interference. As Stockman puts it these banks are already in some sense wards of the state and not private enterprises and this issue is not relevant. The question now is how to set things right and this involves possible solutions such splitting up banks that are too big to fail, restricting risky behaviours and preventing proprietary trading, and other actions as unusual steps for unusual times to get things working back to normal. In other times Stockman would not have said this in an op-ed piece if this were not so....

The U.S. Federal Reserve's role as backup lender increased with the pandemic. The U.S. central bank lent half a trillion dollars to counterparts overseas representing most of the emergency lending at the time in 2020. It eased a dollar shortage globally, helped stop a market selloff, and continues to support global markets in 2020. The Fed is now the global source of dollar funding, which builds the role of the U.S. currency a the dominant currency. Countries that benefit from the Fed are Australia, Singapore, South Korea, Britain, Japan and European Union countries. On March 31 the Fed launched a program that let 170 central banks around the world borrow dollars against their holdings of U.S. Treasurys adding confidence.  To understand the dollar's dominant role about 88% of 6.6 trillion dollars in currency trades taking place daily involve dollars according to BIS. By end of 2019 U.S. dollar denominated debt securities and cross border loans reached about $27 trillion up from about $17 trillion in 2010. All the talk of having another reserve currency by other central banks has not happened. ...

Blackston and Karnitschnig describe the European Central Bank's role in the current crisis and buying of bonds of troubled eurozone countries. And the resistance in Germany to the ECB's purchase of bonds of eurozone countries to prevent contagion effects in the eurozone. ECB President Trichet only reluctantly pushed the ECB into bond purchases in the recurring crises, and saw the ECB's role as strictly limited to controlling inflation and maintaining a stable euro currency. There is resistance in Germany to the ECB printing money to cover eurozone debt of Greece, Ireland, Italy and Spain. This comes from the searing experience with hyperinflation, an economic crisis similiar to that of the U.S. with the Great Depression, when the Reichsbank printed money in the 1920's to buy large quantities of government bonds. The Bundesbank that ensured Germany's postwar recovery focussed on a single mandate to control inflation, and this is a key part of the ECB's charter. The first president of the ECB when it was founded in 1998, was Dutchman Wim Duisenberg, who would tell politicians: "I hear you, but I don't listen." When Frenchman Trichet became the second ECB president, he focussed on inflation fighting efforts. He warned against the extravagant spending and fiscal irresponsibility of some eurozone countries saying "we are dancing on a volcano."...

The problems in the commercial real estate bad loans that make it too hard for the government to rescue. An adjustment here could slow the economy in the years ahead and expose banks to big losses in the $3.4 trillion outstanding commercial real estate debt. Big banks benefitted from the gvernmet TARP program, and after the stress tests raised funds. But big banks held only 29% of the $1.84 trillion commercial real estate debt on bank balance sheets in the 2nd quarter of 2009, according to Foresight Analytics. Smaller banks with $1 billion to $10 billion of assets had $450 billion in commercial real estate exposure in the second quarter equivalent to 330% of Tier 1 capital. For the largest banks that ratio was much less at 99%, according to Foresight. And the smaller banks did not get stresstested the way the larger banks did and so wer not able to raise enough equity. Governmet plans to deal with this coming crisis are to hopwe that real estae prices recover. a recovery of 10% could cut those loans underwater to 37% from 68%. And regulators issued guidelines to encourage banks to restructure, not foreclose on problem commercial mortgages. But even if prices rise banks would want to pare exposure not refinance these loans. Meanwhile the $700 billin market in bonds backed by commercial real estate loans is moribund....
