The language and tone of the leaders says something about what is likely to be the outcome of the G20 summit. Its a first for significant participation, as countries as diverse as Russia, China, India, Indonesia, Saudi Arabia, and the Netherlands are represented. The credible positions of both sides, the US, UK and Japan, and the European side of France, Germany and the Czech Republic, well presented, provide for some serious discussion and negotiations. France's Sarkozy and Germany's Merkel want to see a global regulator that would reach inside the borders of the US with stricter regulation. Sarkozy calls this "nonnegotiable." And he said that he would reject an agreement that puts off stringent new regulations on banks, tax havens, and hedge funds. He said "the compromise has to come from all countries around the world." US President Obama said that if there is going to be renewed growth it can't just be the US as the engine, everybody is going to have to pick up the pace," at the same time saying that the US had to be concerned about its own deficits. The fact is that the US stimulus will mostly help a severely impacted domestic economy recover with social safey net payments to local and state governments and unemployment insurance, as well as targeted investments in infrastructure, education, energy and health care. It will not mean anywhere near the kinds of imports the US made from other countries, especially China. And Obama made that clear when he said the US will never return to that situation, where the US had become a "voracious consumer market." For the Germans the major market for their middle companies is China, and China has its own stimulus spending on infrastructure spending, which should provide for continued imports of machinery from Germany at a much lower level. Thus Germany and France see a strong tendency to call the source of the crisis and repeat that call till the US listens, and refer to the failure of free market capitalism in its unregulated form. And to insist on fixing it through a global regulator with strict and systemwide rules. So you hear this in Merkel's words, "the foundation for this finacial architecture must be laid now, that is why we seem to be so tough." While the vivacious Sarkozy talks of compromise, and a US gesture in regulation in return for Franc's gesture of joining NATO, the mild mannered Merkel is clear and focussed about her concern. She rejects the idea of linking stimulus spending demands of the Anglo-Americans with the Franco-German demands for global systemwide regulation. "This is not a bargaining chip," she says. The media may mistakenly report lack of consensus as a failure of the summit. But in the long run in the presence of good positions on both sides, it could lead to some tough negotiations even if continued at another meeting. And result in something serious, credible and lasting in its impact, rather than something that was easy and did not in Andy Grove's useful words involve "constructive confrontation." ...

This report in the WSJ shows in an extraordinary detailed way going back 20 years how under each administration Bush, Obama, Trump in the US and Angela Merkel in Germany, Hollande and Macron in France, the serious differences in the world view and thinking between president Putin of Russia and western leaders were simply ignored or overlooked. Mr. Putin truly believed in Ukraine and Russia as one people, researched history on his own and wrote an essay that made him more convinced than ever about his views that separation of Ukraine from Russia was an artificial construct, more so in the last two years.  By integrating the German and European Union economies with Russia and China without coming to terms with the large separation in views of the world and ignoring Russian views because of its economic size as an economy the size of France, both Merkel and Obama's policies failed to grasp what was happening. This report shows in much detail each event since 2005 that led to increasing distrust by Putin of western leaders.  The integration of the economies of the west and the integration of supply chains with China and Russia continued even after serious concerns had developed during the Trump administration. US and European business was operating on a completely different path not taking this into account in any way. It was only in the Biden administration and after the election of Scholz in Germany in 2021 that the situation was becoming clear. On the other side Ukraine itself and its people had changed in ways that were not anticipated by people in Germany or Russia, much less the leaders in Germany or Russia. There was a genuine sense that Ukraine was a national identity leading to the Ukraine resistance and a prolonged conflict. Brendan Simms, Cambridge historian shows how Europe went through conflicts and wars in its history as each of the major European nations sought advantage from 1453 to the present in his book, "Europe- The Struggle for Supremacy 1453 to the Present." Small gains were made in these wars that dragged on bringing great suffering to ordinary people.These wars involved England, France, Spain, Netherlands, Germany, Sweden, Denmark and Russia. ...

Basel 2 got its start in 1999 in the midst of the Asian banking crisis. By 2004 financial regulators had come up with a set of rules for Basel 2. The idea was to make banking safer and reduce unsafe lending. It makes lending safer by requiring banks to match the size of their capital cushion to the riskiness of their loans and securities. Because banks are in such a precarious state with amny risky loans and securities the implementation of Basel 2 in the USA in 2009 would mean that the banks have to set aside an even bigger capital cushion and this would mean an even lower lending for capital needs of business than otherwise in a lending environment that is already constrained, thus making the economic conditions worsen. Critics point to this to show their concern that this would be a good thing but at the wrong time leading to a bad result. But Basel 2 is so far along that its likely to be implemented especially since the current crisis is partly a result of extensive leveraging and not enough capital has been set aside to account for higher risk for loans and securities. Basel 2's plus point is that it requires more shareholder capital for riskier loans a bank makes, and its shareholders who are first on the hook in a default protecting depositors and tapayers and creating an incentive to lend with due diligence and carefully. In the current situation though once a credit crisis has started its extremely difficult to get more money from shareholders. European countries have implemented Basel 2 starting in January 2008 and no adverse effects on credit have been seen. But the US credit crisis much worse and is expected to worsen in 2009 so the timing for Basel 2 is sure to cause concern. Regulators can ease up on implementation of Basel 2 if this is the case. Note that these regulatory rulebooks are always a work in progress as for instance Basel 1. Under Basel 1 financial firms were not required to have capital backing up lines of credit if they were for less than 1 year, so banks decided to game the system by issuing short term lines of credit and rolling them over. And banks learned to get the loans off their books so they were not required to have capital to back these loans by securitizing the loans. Basel 2 also uses mark to market acccounting which would put more pressure on securties prices in times of distress. But Stefan Walter of the Federal reserve Bank of New York who is secretary general of the Basel Committee on Banking Supervision says theree are built in stabilizers such as letting banks estimate their risks on average using historical data and lets national regulators use their own judgement as to what is acceptable. Note that a research paper by greenlaw of Morgan stanley Hatzius of Goldman Sachs , Kashyap of the University of Chicago, and Song Shin of Princeton Unicersity, 4 leading economists, released feb 29, states that highly leveraged financial institutions reduce their lending by $10 for every $1 of capital they lose. by this estimate bank lending could be down by as much as $900 billlion from the $90 billion in mortgage loans losses that have been seen. ...

The Economist warns in this editorial and cover issue that if Germany and the European Union do not act fast the Greek crisis could have a Lehmann like effect on Europe's banking systems, with a sovereign default. This would threaten the weaker economies of Portugal, Spain and Italy. As Simon Johnson has done on the pages of the New York Times, the Economist calls the German government and Chancellor Angela Merkel's handling of this crisis filled with ineptitude. Instead of leading the German people and giving a true account of things she followed public opinion- to see that Greece was punished for its mistakes and to provide a lukewarm show of support. A true account would have shown how Germay has gained from the euro, the huge portion of Greek debt that German banks hold, and the losses that the government would have to step in and avert in its banking system if Greece defaulted. Waiting till after a big regional election in Germany on May 9, was to show a lack of grasp of how such a crisis could explode if Greece in the meantime was shut out of capital markets (yield on Greek bonds shot up to 20%). Helping Greece was more in Germany's interest than an act of charity that public opinion in Germany seems to think it is. Other mistakes the Economist cites are- the idea that going to the IMF would be humiliating thus not bringing in the IMF actively much earlier. In the view of these experts it is the ineptitude that led to the loss of confidence in financial markets that now necessitates a much larger aid package for Greece, from $60 billon to $150 billion. The other is to have a slow decision making machinery in the Eurozone and knowing this not to have taken more aggressive action. Suggestions from the Economist as an adhoc measure- set up a single crisis management committee to make quick decisions. Set up a firewall between Greece and the other states like Spain and Italy so that contagion does not spread, with these countries also being shut out of financial markets at some future date if the situation deteriorates. The other is that the European governments should setup inter-governmental liquidity lines, and the European Central Bank act using the new arrangements....

In this WSJ column Russell Mead describes the Middle East as an opportunity when in reality it has done serious damage to the US and the European Union. With the shift to renewable energy and localized sources for natural gas and oil within EU and the US, the Middle East may no longer be relevant to the US and Europe. Afghanistan which has cost so much for the US and Europe in trillions of dollars that could have been invested in badly needed infrastructure is an extension of the Middle East. Iran is also part of the Middle East. These reserves of oil and gas in countries deeply imbedded with thinking and policy against modernization are more risk than opportunity for the US and European Union. The US and European Union need to look to bringing back manufacturing and renewing supply chains with India and Vietnam, the rest of South East Asia as an opportunity and shift mightily to renewables to fight climate change. This is the opportunity facing the US and the EU today. In a sense the chapter that started with the efforts of British oil companies in Iran in 1900 and Franklin Roosevelt's meeting with the Saudi King on an American ship during World War II is now coming to its closing and a new chapter has to be written on renewables and rebuilding US and EU strength in manufacturing in alliance with India and Vietnam, rest of South East Asia in what is called the Indo-Pacific.  ...

The big difference between the US at about 1.2 million electric car sales and China at over 9 million in the last year is that companies such as BYD have found away to come up new battery technology that uses different more accessible materials. BYD's research into new batteries came up with a iron phosphate battery as shown on articles on BYD in 2024 to substitute for less available lithium and cobalt. On one of its models BYD is offering a price of $11000. This attracts a different kind of buyer than what American makers are reaching. Another plus for BYD is that while sales are stalling in the US because of battery range and lack of charging station access, BYD also sells a large number of hybrid electric cars that help urban dwellers go back to their homes in the countryside. BYD also manufactures two thirds of its parts internally producing needed savings. China is also pushing electric cars with government subsidies and government is working hand in hand with industry in a concerted effort for two decades. Compare that with US where the Biden administration was the first to start changing the way the US does business to put government industry cooperation and working together at the heart of the way of doing things. The US could learn from other nations and adapt its own industrial and modernization efforts in the world after the pandemic and as supply chains are being renewed and restructured. Figures from Kiel Institute for World Economy show that European Union aid to Ukraine is nearly double that of the US- $187 billion for EU to $98 billion for US aid. The American Enterprise Institute conservative think tank also confirms EU aid is significantly higher. Trump said US was $250 billion to European Union $100 billion- completely the reverse of the facts. This is one aspect of the debate with Harris that was not fact checked to reach the 67 million watching immediately similar to the FBI correction on crime rates by David Muir.   "Look, we’re in for $250 billion or more because they don’t ask Europe, which is a much bigger beneficiary to getting this thing done than we are. They’re in for $150 billion less because Biden and you don’t have the courage to ask Europe like I did with NATO. They paid billions and billions, hundreds of billions of dollars when I said either you pay up or we’re not going to protect you anymore. So that may be one of the reasons they don’t like me as much as they like weak people. But you take a look at what’s happening. We’re in for $250 to $275 billion. They’re into $100 to $150. A study by Chris Whalen, managing director of Institutional Risk Analytics, of 7000 regional and community banks from data presented for the second quarter to the FDIC, shows that the bank's financial picture is deteriorating. Institutional Analytics put afailing grade on 1,882 banks as of June 30, 2009, up 16.5% from the end of March 2009. He says even the best run banks are feeling the bad effects of declining employment and asluggish economy. Whalen says this calls into question whether the stress tests for the "big banks" by the Obama adminsitration are adequate to control the crisis. Whalen says the asummption in those stress tests was that thes big banks had tohave enough capital and earnings to withstand a 9% loss rate, but what he is seeing in the industry is that we are already at a 9% loss rate , and the cycle has not peaked yet. He says any reduction in loss rates as assumed by the government may be shortlived as he sees things worsening in the fourth quarter of 2009. What about the good news that the big banks have raised capital in 2009. He says banks face operational problems, in addition to loan losses and low recovery rates on unloading assets they face rising expenses to carry these properties that generate little revenue. This cuts into earnings and what they can allocate to reserves. In this period banks are setting aside only half of what they would normally put in reserves to offset expected losses....

The European Stabilization Mechanism, setup this week will bailout member states but also enforce strict conditionality. This conditionality means coming in and telling a country what it must do in taxes, spending and economic policy as a price for being rescued. This is amajor adjustment to the system setup originally for the euro, which had the European central bank for price stability and the individual states handling their own finances with no bailout provision. With bailouts made part of the system, each country gurantees the others debts in the eurozone. And this comes with strict conditionality. The agreement last week makes a big change to the original Lisbon Treaty, which had no provision for a bailout. Lagarde says it was wishful thinking to think that the euro would work without something more coercive and stronger discipline. Jolis and Carney quote a former German central bank chief Tietmeyer in describing the challenge facing the euro:"it requires the degree of solidarity characteristic of a nation." They cite the violence and protests in countries from Greece to France when austerity policies are implemented on the basis of such discipline....

Bank of England's governor Mervyn King says that there "has been very little reform" in the FSA and the Gordon Brown government's bank overhauls. He said in a speech to Scottish businessmen that "the belief that appropriate regulation can ensure that speculative activities do not result in failures is a delusion." Paul Volcker, former Fed chairman, is of the same view that regulation will not do what is necessary to avert another crisis, that separating speculative activities from normal deposit taking and banking activities is an essential part of reform. According to King, the capital requirements that regulators impose will not be enough as they are arbitrary, and its hard to know how much capital will be needed for an unpredictable crisis. And having "too-important-to fail" banking firms to continue existing, would require a resolution regime. The better option he believes is to draw a line between utility banking with government guaranteeing these bank's socially necessary functions, from the speculative activities that can be left to market discipline. This means breaking up "too big to fail" firms. Conservative party's Osborne, as shadow Chancellor of the Exchequer, sees the need for this separation of banking activities....

Now that finance ministries around the world are trying to save their economies with trillions of dollars in aid packages their finances are stretched to the limit. The so called digital tax is not really a digital tax. And efforts to recover lost tax revenues in Europe are being opposed by the U.S. because tax levies by France go only to France, not the U.S. The U.S. Treasury or U.S. government or the American people would not turn down tax revenues that it normally gets when its finances are stretched to the limit with trillions of dollars for cornavirus leaving little for crumbling infrastructure and essential public health services, other services that determine quality of life in America.  This Washington Post report shows that there is greater awareness that the right approach is to pay taxes based on where revenues are located and by the number of users in each country. But the problem goes deeper than that. The coronavirus changes the entire perspective and take this back to roots. Companies pay taxes because it is the right thing to do. In Japan Panasonic's founder Matsushita felt that it was a national duty to pay its share of taxes as it too was sharing in the benefits provided by society- in the health, sanitation, education and transportation, parks, and hundreds of services provided by government. Once this is seen as dispensable or somebody else's problem, then these very services and infrastructure can be starved of capital. Coronavirus changes this perspective. People crave for outdoor spaces- who is going to maintain them and set up new spaces. People crave for not moving around on crumbling bridges, roads, subway systems. Who is going to provide them? People crave for good schools, community colleges. Who is going to provide them? People crave for good sanitation systems? Who is going to provide them? People crave for good public health systems. Who is going to provide them? Its just good common sense. Is it possible for common sense to be missing? It is- just ask people today, and it is good common sense to have good critical infrastructure such as sanitation, medicine, public health, and local manufacturing of medicine, yet economic experts and economic theories thought it made sense not to do this.  ...

There is strong cirticism from many quarters about low interest rates as a prime culprit in causing the bubble in housing prices. In comments before the American Economic Association, America's Fed Chairman Bernanke defended his role as Fed governor in 2003 when he along with Greenspan was an advocate of the decision to cut the Fed's target interest rate to 1%, and to leave it here for a year and raise it only slowly. Bernanke says countries like Britain, New Zealand, and Sweden had tighter monetary policy but there home prices rose more, and monetary policy explains only 5% of the variation in home prices. Analysis has shown he says that capital inflows such as those the U.S. received from China and other Asian countries explains 31% of the variation in home prices, supporting a contrasting theory that that its these global imbalances that drove the crisis. He also placed the primary fault for the housing bubble on relaxed lending standards and views that housing prices would rise forever. Alongside these comments Fed chairman Bernanke also said that bank supervisors and other financial regulators of which the Fed was one, has a better ability to contain the excesses that led to the economic crisis including housing bubble and other excesses, than the Fed as a monetary policy maker. By saying this Bernanke is acknowledging that the failure of regulation was a key part of what happened in the economic crisis. The failure to fix the regulatory system even now leads Bernanke to say that he is open to using monetary policy as a supplementary tool for addressing risks should another bubble develop, if the regulatory system isn't reformed. Still Bernanke and Greenspan were quite complacent at the time of the low interest rates and did not point out the dangers of global capital imbalances which were evident at the time, preferring to say that the United States could benefit from the inflows of capital from overseas without serious risks. And the Fed did not exercize its role of vigilance in alerting the country to excesses in the way the housing industry operated and in exercizing its own powers to that effect. Instead the Fed as regulator and in role as asafeguard for serious risks let itself become part of the cheering section as the worst excesses in housing were being exposed....

The U.S. Federal Reserve Flow of Funds report for 2011 shows Fed purchases of 61% of total net Treasury issuance. Goodman points out that the net issuance of Treasury securities for covering U.S. budget deficits is normally 0.6% to 3.9% of GDP on average for the last six decades since 1950, compared to on average 8.6% of GDP today. A big jump in Fed purchases with a corresponding steep fall in the participation of foreigners and the private sector. Foreign purchases declined from 6% of GDP in 2009 to 1.9% of GDP in 2011. U.S. private sector- mutual funds, banks, corporations and individuals- purchases declined from 6% of GDP in 2009 to 0.9% of GDP in 2011. This helps keep interest rates low and funds U.S. government needs. Lawrence Lindsay pointed out in the WSJ in 2011 that Fed has itself boxed in being forced to keep interest rates low for years. If the government borrowed at a more normal rate of 5.7%, instead of the Fed induced rate of 2.5% today, Lindsay estimated the U.S. government would face an additional $800 billion in interest costs by 2021....

Krugman has some legitimate concerns. Noting that 600,000 jobs were lost in February, 2007, which would mean several million jobs lost, anywhere from 5 to 7 million jobs lost in 2009. In the face of this generating 3.5 million jobs by the end of 2010 as Obama plans to do, looks like not having done enough, and letting the worst effects of the downturn go on. And the lack of a plan to resolve the situation of failing banks, which are only drawing more of the government's capital, leaves continued weakness in credit markets and the economy that will hurt the unemployment picture through 2009. So in spite of all the rhetoric and good intentions, the lack of experience in dealing with a crisis of this magnitude, political deadlock, and an element of trial and error, learning and observing, as the President and his advisors deal with the evolving crisis, leaves the American economy exposed to many risks.

Bernanke defended the Fed's QE II decision to buy $600 billion in Treasury bonds, at a central bank conference in Frankfurt. He said "the US risks millions of people being unemployed or underemployed for years and as a society, we should find such an outcome unacceptable." Rebutting the Germ, Chinese and Brazilian criticism, he said the policy would maintain a strong dollar over the long run. Senator Shelby told reporters, Bernanke estimates creating 700,000 to 1 million jobs over the next 2 years. Philadelphia Fed President Charles Posner said that he was very concerned about unemployment, but was "worried that monetary policy isn't the right set of tools at this juncture."

Mitsubishi Aircraft Corp. announces a test flight of the Mitsubishi Regional Jet for the second quarter of 2015. The plane seats 76-88 passengers and is designed for short haul flights. Deliveries would begin in 2017. This is Japan's effort to develop its aircraft industry. Mitsubishi has 375 orders. Bombardier of Canada and Embraer of Brazil dominate this segment of the market in a duopoly. Embraer is expected to retain its 61% of the market and Mitsubishi is likely to take 22% on the market for No. 2, with 4000 deliveries in the period 2017-2033, according to analysts. Shareholders in the company include Japan Development Bank and Toyota Motor.

Banks in the UK are considering giving investment bankers allowances to make up for lower bonuses mandated by new EU rules. This is one of the mechanisms banks are considering to be able to pay competitively. EU rules do not limit total compensation making it possible to shift pay given earlier as bonuses to the new 'allowance' category. For instance a 1.8 million euro bonus might be dropped to 1 million euros and 800,000 euros given as an allowance. Such an arrangement means banks can adjust the allowance as markets and regulations change. Increasing fixed salary would mean effects such as higher pension costs. Most of the 35,000 higher level banking employees to which the EU rules apply work in London, England. The UK Prudential Regulation Authority has come out against the EU bonus rule and the UK has taken this up in a legal challenge at the European Court of Justice. U.S. and Asian banks are deferring parts of bonuses and paying in a mix of shares and cash.

Response to question whether this $100 a barrel oil is possible is yes, if something big happens in the oil flows from middle east or if there is a Katrina style hurricane. Reason being that oil demand has not slackened up either from Asia or from the U.S. automobiles. How would this impact the USA, Europe, Asia? The impact on Japan and Europe would be less because of the high efficiency in use energy use. This could slowdown the U.S. economy considerably as gasoline approaches $5 a barrel. India would be hurt with a drop in GDP growth from 8% to 6% according to an estimate by Crisil, Mumbai. It would affect Chinese growth also but the main impact would be indirect through a decline in the U.S. market for Chinese made products. Russia would gain and economic growth there could accelerate further from 6% to 9% according to estimate by MDM Bank, Moscow.

The incoming executive director of the European Banking Authority, Adam Farkas, voices concerns about the stress tests of European banks in 2010, and would like to use more rigorous criteria for 2011 stress tests. "I would personally opt for a stricter approach," he said in testimony at the European parliament in Brussels.The stress tests for 2011 are already being watered down by the EBA in response to pressure from governments. The stress tests use macroeconomic criteria for growth and unemployment that are benign. And tests are not taking into account a scenario in which European sovereign bond holdings of European banks decline in value due to defaults in some countries. The result is likely to be a loss of credibility in the stress tests. Under worst case scenarios for Greece, and some other countries, their economies would do better in 2011 than in 2010, and improve on 2011 in 2012. The UK Financial Services Authority tests use an unemployment rate of 12.4%, in contrast to the 10.6% rate for the U.K. used by EBA in its worst case scenario. The U.S. FDIC voted on March 29, 2011, to propose new rules that will require banks to hold at least 5% of the credit risk on securities backed by mortgages. During the mortgage crisis banks were able to sell packages of risky mortgages to investors without having some stake in the loans, leading to speculative behaviours. This proposal was mandated by the Dodd-Frank Act and was voted unanimously at the FDIC. Because the proposal does not apply to securities carrying a government guarantee, which is 90% of the market today, this will not have an immediate impact. Some mortgages are excluded- under one proposal mortgages where a borrower puts a 20% down payment would be excluded, and borrowers would have to meet an income threshold, and be current on all loans. The proposal is a joint effort of the FDIC, and the Securities and Exchange Commission. The idea is to have securitization to occur in an environment where the issuers of securities backed by mortgages have some skin in the game. Securities experts commented favorably on the rule and the proposals. The presence of such a rule would clearly have changed the behaviour of mortgage securities issuers in the U.S. 2008 subprime financial crisis....
