Krugman says that this may be the third time that Obama and Geithner are trying to find ways to let the market and banks come up with a value for these toxic assets and take them off the books of the troubled banks. Each time there is he says new bells and whistles but its essentially doing what the Paulson plans were doing, and are a rehash of the Paulson plan. Now in the latest version on March 23 weithner proposed a complicated scheme in which the government would lend money to private investors, who would then use the money to buy the toxic assets. Krugman's view is that it wil not work. The main idea says Krugman behind all these plans is that the toxic assets are worth much more than anyone is willing to pay now because of the lack of confidence and illiquid markets. If this could be changed then they would be assigned amuch higher value and many of the banks would not be in trouble. The trouble with this approach is that with each passing month things are getting worse, a loss of 600,000 jobs a month, and with more foreclosures and higher unemployment, housing prices are probably going to look alot worse a few months from now. Which essentially means that mortgage related securities will remain discounted by alarge number regardlesss of any number of Paulson type or Geithner type plans to wish the contrary. And in the process valuable time is lost. ...

Two things happened last week. The yields on mortgage debt rose sharply, with debt from Fannie Mae yielding 1.8 percentage points more than Treasury bonds of same maturity, which compares with a 0.7 percentage point spread over Treasury bonds in September. Investors including foreign central banks are shunning Fannie and Freddie debt because of uncertainty about the government backing and other forms of debt such as bank borrowing backed by the FDIC has explicit government guarantees. As Fannies and Freddie borrowing costs rise so do mortgage rates. Beginning next week December 1, 2008, the Fed will start buying $100 billion of debt issued by Fannie and Freddie and it also plans to buy upto $500 billion of mortgage backed securities guaranteed by Fannie and Freddie, and the Fed will hire private asset managers to manage this portfolio of investments. By doing this the Fed hopes to lower yields on the debt and bring down mortgage rates to help people buy housing. Teh second thing that happened is that according to Treasury Secretary Paulson the market for securities backed by consumer debt came to a halt last month making it impossible for consumers to get financing for everything from college to computers. This would lead to disastrous results for the many industries and companies that rely on consumer finance to sell their products. this in turn would lead to rising inventories and layoffs, something the auto industry saw happen as financing dried up and sales for GM collapsed dropping over 40% in October, over October 2007. The solution with the support of Treasury the Fed will provide upto $200 billion of financing to investors buying securities tied to student loans, car loans, credit card debt, and small business loans. This should help lower interest rates on these consumer loans and help maintain consumer lending. The Treasury will assume the first $20 billion in losses from this program. ...

Andy Kessler says this is sucker's rally that took Citi from $1 share to $4 a share, and helped financial stocks. He says its not only ajobless recovery but also a recovery wothout profits. He gives four reasons. Armageddon is off the table but the problems remain of toxic assets and undercapitalized banks no matter what the stress test are saying (more negotiated Ok's than tests), zero yields with interest on savings at 0.2%, Bernanke's printing press with the Fed going all out to get money to the economy fast announcement of inention to purchase $300 billion of longterm bonds, and $750 billion of mortgage backed securities. He says he is not disagreeing with the Fed's policies considering the crisis, but he says he knows a sucker's rally when he sees one.

A reminder from a veteran of investing about the enthusiasm and euphoria of Mr. Market, the term Benjamin Graham, author of the Intelligent Investor, used to describe the collective emotions of the people in the market during times of overoptimism when prices of shares have overextended and are overpriced. Graham warned of Mr Market in 1945, 1959, and in 1971, each time the market swooned and faltered. Zweig of the WSJ, points out data from Robert Shiller of Yale, the price/earnings ratio of the S&P 500 index jumping from 13.1 to 15.5 since March 2009, in 3 months. Ofcourse, this required aspecial disposition. Being well read and immersed in literature, mathematics and philosophy, helps to view things "from the standpoint of eternity, rather than day to day." And having a sense of detachment, a "certain aloofness," and "unruffled serenity." Graham mentions his internal equipment, his "embracing stoicism as a gospel sent to him from heaven." So Zweig again reminds investors on behalf of Graham as it were, and cautions about the mood swings ocurring lately from despair to a sudden optimism, which he describes as an insecure and desperate need to believe that things have taken a new turn when on closer examination things have only been papered over. Actually when one looks closely the credit tightening has eased by resolute action from the Fed and the Treasury and the Obama administration. But the underlying problem behind toxic mortgage securities remains at large. Private equity is being relied on to fix this problem in agovernment private partnership but no sigificant dent has been made in the toxic securities. Banks have made profits for one quarter, the outlook has improved and bank stock prices got a boost, but underlying problems remain. The loss in GDP this first quarter of 2009 compared to the prior year is 6% which is much better than the the 15-16 % drop in Germany and Japan, and 21% in Mexico. And the steep drops in unemployment are moderating. But large numbers of foreclosures continue with no dent in this in sight. And stimulus expenditures are only slowly trickling through, see the link to this. And the situation can only be described as improving but fragile....

Mankiw is asked by astudent, why the banks lost 100% of their money if they invested in housing through mortgage securities investments, and housing prices went down only 20%. His answer was the crazy amount of leveraging the banks took on to make higher profits. He points to other changes in teaching Econ 101. The role of financial institutions, the effects of leveraging, the limits of monetary policy when interest rates are already at zero, and the challenge of forecasting. He says economists can't take the blame for missing the crisis completely. In saying this he is saying that economists have only to use what is taught in the classroom, and not use their thinking skills developed through the course of experience in the real world and their intelligence, curiosity and skepticism, all part of an educated mind. It requires some of these skills to tell a bubble when you see one.

Says El-Erian, CEO of PIMCO, the future, which he and his colleagues at PIMCO like to call the "new normal," will be quite unfamiliar. Most people had become conditioned by the experience of what is normal under a finance driven economy, deregulation and globalization. Now he says things will not revert back to their previous states in spite of all the government's efforts to restore the normality. With all the flexibility and regenrative forces at work, these will not be sufficient to offset the disruptions that have taken place. For one thing the growth rate will slow. Annual trend growth rate won't look like the previous number. He says forget the 3% annual growth rate of the last 15 years. The number will be more like 2% or less when the economy recovers. See the link to lower USA growth rates in the future. He sees unemployment high in the next 3-5 years, with a floor of 6%. The financial system in the US will be carefully regulated, and look more like a utility. And the anglo-saxon model of capitalism, which gives finance a central role will be seen worldwide as too crisis prone and risky. With global growth shifting to India, China and Brazil, the shift of wealth and economic dynamism to these countries will accelerate, in a context of lower worldwide growth....

According to areport by the Manufacurer's Alliance/MAPI USA manufacturing output is expected to decline by 12% this year. Steel production fell 61% in the first quarter over prior year, motor vehicles and parts dropped 41% and semiconductors dropped 40%. Medical equipment production was up 2% in the first quarter, and communications gear production up 6%. THe chief economist of MAPI, Mr Mecksworth, says when the economy turns and depleted inventories are replaced growth will still be slow, because companies will be saving money and paying off debt for many years. In his words the whole deleveraging of the economy will depress the growth rate.

Eavis of the WSJ says watch the net interest margins (NIM) of banks, as they may not do as well as thought with the government's free money. Margins may be improving According to SNL INteractive banks with over $10 billion assets had net interest rate margin, or NIM, of 3.21% in the first quarter. Well Fargo's declined to 4.16% and Chase' rose slightly to 3.18%. He says the Japanese banks experience with zero interest rates policies shows that these margins can only be improved so much as depositors expect to receive some returns and banks cannot find enough safe borrowers, households and companies, willing to borrow at rates that create high margins.

The Chicago Board Options Volatility Index has dropped frm a high of 80 last fall around the time of the Lehman brothers collapse, to 30 last week. So has the volatility gone? No one can be sure. Sam Stovall, investment strategist for Standard and Poors does not thinks so. He says history has shown that the rallies in the depths of bear markets are different, because they are almost always followed by a retesting of market lows. The market tends to get adecline after it looks at the fundamentals and any deep seated problems that remain. Stovall's research shows that the market retested going back to 1957, and the average event lowered stock prices 7%, but in the really big downturns like the current one, the S&P went down about 14%, on average. Assuming that the market peaked on May 8 with the S&P 500 at 929, and acorrection of 14% ocurred, the S&P would be at 799. A drop of this magnitude would mean that panic would return, says Stovall.

Louis Uchitelle talks to Stanley Moses, an economist at Hunter College in New York, and others, to find out if things will work out as expected with the $700 billion or $800 billion that Obama plans to invest in infrastructure, energy, and other things to generate the 3 million jobs and investment. Will this generate private investment like the Interstate Highway program which ocurred during the Eisenhower days and set the economy on fast growth, or will it generate enthusiasm and jobs for a few years, and just as Roosevelt backed off in 1937 to let private investment pick up he found that it was still too weak to make a difference. The point that he hears from some experts like Moses is that the current times are setting up for a deep downturn, so that is not reminscent of the Eisenhower years when the economy was getting on the growth track after the war years. Its not exactly like the Roosevelt years either, because of the many changes that have ocurred in a modern economy, but in terms of the mood, the collapsing investment, consumer spending and credit and the collapsing growth in emerging markets which hits exports, this is a situation that is not easily reversed with a few years of aggressive government spending. Things have to change in the public's mood and in private industry's initiative to invest that would return the economy to a growth pattern, and this may be a long time coming with so much deterioration happening at the same time....

A report by the Longevity Science Panel for the UK says the life expectancy gap between the richest and poorest neighborhoods in England has increased since 2001. In 2001 this was 7.2 years, by 2015 this increased to 8.4 years. The government points to cancer rates, the Longevity Science Panel report authors say income inequality was the main factor. To do this report LSP looked at data from the Office for National Statistics for 2015, which divided England into 33,000 residential areas and rated them on factors ranging from income levels, health, education and crime. This report points out that men and women from the bottom fifth were 80% more likely than the top fifth to die in any given year.

Country Garden is turning into a worse problem than Evergrande. Both housing developer companies are in serious financial problems in China affecting the larger economy. Consider that Country Garden has $286 billion in liabilities and $7 billion in first half losses for 2023. Two years earlier Evergrande went into insolvency over extravagant projects and spending. Country Garden's problems come from a shift away from housing in the country a retreat by investors and buyers. Yet 25% of the economy and the savings of ordinary Chinese are tied up in housing. Local government finances are also strained adding to the debt burden. In the boom years housing created hyper growth, now it is in reverse acting as a drag on the economy.

Behind the Curtain at G.E.

Joe Nocera says, that its like the Wizard of Oz story, and the curtain being pulled back to reveal that it was the end of quarter games that enabled GE to make earnings estimates, quarter after quarter, for years. Last April is when the curtain gets pulled back because with the Bear Stearns collapse and the crisis in financial markets, these games could not be played anymore. The fact is that after all the talk about how great GE's infrastructure business and other businesses were, GE was making somewhere near half its profit from its financial businesses under GE Capital. And during this period very little was disclosed by GE about the complicated financial machinery of its GE Capital unit and how it generated its profit, everything had to be taken on faith. This does not work anymore, after all the excesses, leverage and errors that have taken place in the financial markets. After repeated denials that it needed to raise new equity, GE raised $15 billion in new equity in late September 2008, including $3 billion from Warren Buffett. Then there was the two thirds dividend cut in early March 2009, after repeated denials, so that GE could conserve cash. Investors want to know more. Is GE Capital marking to market its assets that have fallen in value, now that its clear that these assets are likely to decline further, and stay that way for a very long time. Two analysts at Sterne Agee questioned GE Capital's accounting. Two days after GE cut its dividend, on March 3, 2009, Nicholas Heymann issued a report saying that GE Capital " is now confronting the prospect that a downward trend in fundamental performance, fueled by weakening end markets and magnified by several liquidity constraints, could potentially lead to an extended period of steadily lowered earnings, depleted loss provisions, lower credit ratings, rising borrowing costs." A day later GE stock hit $6. And credit default swaps suggested investors were worried about a default. As investors look for more transparency from GE, its going to clarify whether embedded losses are at $4 billion as GE claims or at $21 to $54 billion as Heymann is saying. GE's CFO Mr. Sherin appeared on CNBC with defense of the company's position, saying the company had $45 billion in cash, and there were no triggers that would have call on the company's cash in the short term. He said GE is trying to rebuild its credibility, and also trying to be clear, open and honest. Sherin promised to do this at a meeting on the week of March 16, 2009, where he would give details on the parts of the portfolio causing the most distress, $20 billion of subprime mortgages in the UK, the loan portfolio in Eastern Europe, and the commercial real estate holdings. And he told Joe Nocera of NYT, that GE had nothing to hide. But no one including Nocera is giving GE the benefit of the doubt, and no one today is taking anything on faith....

JP Morgan Chase CEO Jamie Dimon's confidence in Ina Drew was based on her hands on abilities, especially demonstrated during the 2008 financial crisis. Current and former bankers in this account by the Times Silver-Greenberg and Schwartz, say things changed in the years that followed. In 2010 Ina Drew was ill with Lyme's disease. The conflicts between the risk taking propensities of traders at the London trading desk under Mr. Macris, and the more risk conscious New York trading desk under Ms. Duersten, had already led to shouting matches under Ina Drew. After her illness and her absence from the office for long periods this spilled out into the open. In early 2011 Ms. Duersten left Chase after 16 years. Her replacement who would be new to Chase could not restrain the risk taking propensities of Mr. Macris and the London trading desk, the way Duersten and Ina Drew had done earlier. Macris and a trader reporting to him, Mr Iksil (referred to as the "London Whale" for his massive trading positions and bets), were free to operate without any restraint in this environment. Ina Drew returned in 2011, but she was not the same hands on person after the illness. She moved to the corporate offices on the 48th floor, instead of being on the floor above the New York trading desk. In 2008 she had held daily meetings with traders required to defend their trading positions. This did not happen in 2011. Jamie Dimon learned about the London Whale in the Wall Street Journal, April 6, 2012. Dimon's efforts in pushing back against stricter regulation, stress tests, and other issues were to lead to the CEO of the 2008 crisis becoming a much more distracted person in 2011. He was taken unawares by the breakdown in the relationship between the London and New York offices of the Chief Investment Office, the changed situation of Ms. Drew, and that risk management controls at the bank were not in place. Risk management overly depended on one person and the trust of the CEO in that person, and was not institutionalized. At the same time it should be noted that Jamie Dimon became CEO of Chase after the acquisition of Bank One in 2005, and Ina Drew was hired in that year, only three years before the crisis of 2008. The merger of other banks into JP Morgan Chase created a bank with $360 billion investment portfolio- even Ina Drew had never previously handled a portfolio of this size and the complex risks brought in with the Washington Mutual portfolio....

Litigation expenses and settlements for JP Morgan Chase at $17.7 billion for 2008-2012 now exceed the $16.1 billion for Bank of America, according to FBR Capital Markets. JP Morgan Chase plans to spend an additional $4 billion and commit 5000 new personnel to help it clean up the bank's risk and regulatory compliance problems. Of the $4 billon $2.5 billion go into litigation reserves, and $1.5 billion for a 30% increase in risk control staffing and other related expenses. As part of the changes CEO Dimon has put the most senior executives in charge of separate parts of regulatory problems. These executives cannot be overruled by business heads. In another change still to be made at other banks the top compliance officer reports to the chief operating officer of the bank not the general counsel. This change was made at the request of regulators who now meet about 50 times per month with compliance executives. The total control staff for compliance and risk are now at 15,000 in 2013, up from 8000 in 2012. At a 2 day business retreat at Martha's Vineyard compliance and control officers were invited for briefings and came away with equal authority as business chiefs. JP Morgan has also provided 750,000 hours of training on control and regulatory issues to its staff using McKinsey, Ernst Young and other firms. CEO Dimon sees the effort as making the bank stronger than ever and this has become a top priority for him, reflecting a change in his views from the period when the London Whale crisis first emerged. It also shows a leadership trait of Dimon as a learner who puts his full weight behind an effort after gaining new insights into hidden problems....
