Democrats Reid and Schumer say Eric Cantor is a stumbling block to an agreement on the debt ceiling and deficit reduction. Plan B suggested by Senate Minority leader Mitch McConnell, and supported by Senate Majority leader Reid, includes setting up a debt reduction panel of 12 members from both parties to draft a long term framework for reducing the national debt. The new debt committee would have a deadline to make recommendations, probably by the end of 2011. The recommendations would then be fast tracked through the House and the Senate without amendments. The McConnell plan is to separate the task of raising the debt ceiling from talks on deficit reduction.

The U.S. House of Representatives votes 285-144 to suspend the debt ceiling till Feb. 7, 2014. The deal forged in the Senate by Democrat Reid and Republican McConnell passed in th Senate by 81-18. The U.S. stock markets closed with the DJIA at 15374, up 1.6% compared to Sept 30 when the government shutdown began. The Republicans opposing the passage outnumbered those supporting it 144 to 87 in the House of Representatives. Because this was a repeat of similiar failure to reach agreement and last minute deals in 2012 and 2011 the equity markets appear to have taken the conflict between the two parties in stride.

Defense spending under the new Obama 2012-2013 budget for the fiscal year starting Oct. 1, 2012, is $525 billion, and an additional $88 billion for Afghanistan. This is $6 billon below the $531 billion budget for the 2011-2012 budget of $531 billion approved by Congress, $22 billion less than the Obama administration's proposed budget. An additional $115.1 billion was for Afghanistan. In a move to bring financial discipline to additional appropriations for foreign conflicts, the Obama administration is proposing in the 2012-2013 budget proposal a limit to "overseas contingency operations" appropriations. The total proposed is $450 billion for fiscal 2013 to 2021.

How a major global readjustment may be taking place right before our eyes, not visible all at once but gradually taking place as growth in Europe and Asia outpaces that in the US and consumption overseas grows while the it falls off in the US from the levels seen for a decade. The weaker dollar will reduce imports increase exports and shrink the trade deficit with other countries. More expensive imports will add to the inflation in the US. The weaker dollar will lead to American companies gaining market share with higher exports and a more competitive position versus other countries. German and other European companies will complain about the higher euro. Vis a vis China and India this rebalancing will take place slowly because of the billion people in these countries rural areas that are just now becoming part of the larger global economy.

Romney says in the first presidential debate he will not increase taxes on the middle class: "I will not reduce taxes paid by high income Americans. And I will not, under any circumstances, raise taxes on middle-income families. I will lower taxes on middle income families." Different estimates on how quickly and how much additional oil would come into world oil markets if sanctions are lifted. The time estimates range from quickly to 6 months for additional new supplies into world oil markets. Estimates of how much production can be added range from 500,000-800,000 barrels a day from private estimates to 1 million additional barrels a day from Iran's oil company, if sanctions are lifted. UK foreign secretary, Philip Hammond, says "there is still a long way to go if we are going to get there." He told a parliamentary committee that the nonnegotiable part is a window of one year advance notice if Iran were to break out and go for a nuclear weapon, which would be based on technical expert opinion of how long it would take Iran to build a nuclear weapon using its knowhow and materials at that Mr Zanganeh took over as oil minister after the election of Rouhani as president 18 months ago. Zanganeh calls the effect of sanctions and the mismanagement of the previous government as "a catastrophe," and he has tried to instill anew discipline in the oil sector. Iran currently produces about 1-1.2 million barrels a day under sanctions, half of earlier levels before sanctions were tightened in 2012 because of the nuclear weapons development issues....

China expands the trading range of the yuan to 1%. The yuan is set by the People's Bank of China, China's central bank, at 6.2879 yuan per U.S. dollar on March 14, 2012 or 15 to 16 U.S. cents to the yuan. The yuan rate is set daily by the PBOC, called the parity rate, and was previously allowed to trade in a 0.5% trading range.

Admiral Mullen, chairman of the U.S. Joint Chiefs of Staff, says it is is good for the U.S. to be talking to China at top military levels. The way to make the U.S.-China relationship better is to keep talking, to keep up the dialogue. This is why Mullen invited China's Gen. Chen Bingde to the U.S. in May, and why Mullen visited China in July 2011. He says helathy skepicism can coexist with a healthy exchange of views. This relationship is too important to be allowed to managed through blind suspicion and mistrust, and Mullen says this was tried and didn't work. The dividends from such a policy are better understanding and willingness to live with differences, more transparency, and ability to address common challenges. Both Bengde and Mullen feel the future depends on the younger officers, who are ready for closer contact.

Gen. Chen Bingde, People's Liberation Army chief of general staff, leads a military delegation from China to the U.S. He made a speech at National Defense University in Washington D.C. in May 2011. In that speech he pointed out that China's military capabilities remain far behind the U.S. capabilities, which he described as "a gaping gap." He described China's military modernization as having "unfortunately aroused unfounded suspicion and exaggeration of China's defense and military capabilities." With the overstatement of the threat posed by China only "distorting China's strategic intention, tarnishing its international image, and polluting the political environment for Sino-U.S. military relations." In other remarks he said China "does not want to use our money to buy equipment or advanced weapons to challenge the United States." The meeting between Admiral Mullen and Gen. Bingde was the first in seven years between military chiefs of the two countries.

A new report by Medicare trustees found that the Medicare hospital trust fund would face insolvency by 2029, which is 12 years after the projection made last year. But Medicare's chief actuary questioned this by saying that this assumes cuts in payments to medical providers in the health reform bill would be implemented. Not realistic he says, considering that many doctors would drop out of Medicare causing difficulty for seniors. After 2029 Medicare would be able to pay 85% of the benefits according to this report. Separately the Social Security fund is expected to need a $41 billion cash infusion, with more paid out in benefits, than collected in tax receipts in 2010 and 2011, with this situation getting worse by 2015.

Under the McConnell-Biden fiscal cliff deal of Jan. 1, 2013, $620 billion is raised for deficit reduction over 10 years. This is made up of $395 billion from raising the top marginal income tax rate to 39.6% from 35% for the top 1% of filers who make $450,000 for couples or 400,000 for singles. Raising the top rate on capital gains and dividends to 20% from 15% raises $55 billion. Limiting the personal exemption and itemized deductions on incomes over $250,000 is a key component as it raises $150 billion. This reduction of tax expenditures was recommended by Simpson-Bowles deficit commission and Republican advisor Martin Feldstein, with more money raised under their proposals than the current proposal which follows the Pease format. Under the Pease limits named after a Congressman who proposed this in the 1990's, 3% of the amount above the threshhold income is deducted from the total deductions. Feldstein's proposal limited deductions to 2% of adjusted gross income. Romney offered a plan to limit deductions to $25,000. Finally, increasing the estate tax to 40% from 35% raises $20 billion....

The dollars situation may not be as bad as it looks. There are signs that the dollar is strengthening against the British pound and the Australian dollar and other important currencies. And the weaker dollar is already working to reduce imbalances in America's trade deficit. There are two aspects of the dollar's role, one is as a means of international exchange and the other as a store of value. For the first reserves of any country need to be highly convertible and America offers highly liquid markets and this has not changed. As a store of value the dollar has lost some of it value especially against the euro. But the reason that the dollar should not see a sudden drop in value is because the largest holders of dollar reserves China with $1.4 trillion and Japan with $1 trillion would stand to lose by shifting out of dollars significantly at atime when the dollar was so undervalued besides hurting their export markets if it affected the US economy. And though the euro looks good in the short term, over the longer term Europe's aging societies may see lower growth and the future may look different once the USA has corrected some of it imbalances which is precisely what the weaker dollar accomplishes as the US exports start humming. Seen against the historical background the USA has periodically gone through this situation with dollar weakness in 1977-79, 1985-88, 1993-95. In 1985 the dollar went to 81 Japanese yen and there was concern about its reserve currency status at the time. However the dollar has weathered these storms. And there is always the option for a country to peg its currency not to one currency alone but to a combination of the dollar and the euro. This was the case before 1914 when 3 currencies the British Pound, the French Franc and the German Mark were used. In the post 1918 environment the dollar replaced the German mark alongside the Pound and the Franc. The Persian Gulf countries have this option so they can use their own monetary policy to control inflation by pegging not just to the dollar but to a basket of currencies as Kuwait has done.
