Ruchir Sharma, head of emerging markets at Morgan Stanley Investment Management, provides insights into the economc problems facing Brazil in 2016. He points out that 41% of Brazil's GDP goes into public spending by local, regional and national government, crowding out private investment. The tax burden is high at 35% of GDP. And under the Rousseff administration budget discipline has been lacking. Compared to the Lula government running consistent surplus Ms. Rousseff ran a deficit of 10% of GDP. With a large welfare state, the budget has rigidities, says Sharma, with public pensions increasing since 2000 from 3% to 7% of GDP, and heavy state spending tending to push interest rates up and increase borrowing costs. Retirement age is 54 and 52 for men and women respectively, and pensioners get 90% of salary, compared to 60% in advanced countries. The decline in commodity prices has hit Brazil hard because 67% of exports are from commodities such as soyabeans in 2016 compared to 46% in 2000. Manufacturing accounts for only 11% of the economy. As long as high commodity prices supported the lavish welfare and public spending Rousseff's popularity remained high at 60% as recently as 2013. The collapse of commodity prices has hurt the economy leading to growth of negative 3.5% in GDP. Rousseff's popularity hit a low of 11% as public protests over poor public services, were followed by a series of corruption scandals. Even if impeachment led to new leadership the problems are deep rooted, with neglect of education, healthcare, public services, and manufacturing industries, and heavy public spending no longer supported by high commodity prices. Some of the problems existed in the boom years of the Lula administration, only covered up by the commodities boom cycle, and becoming evident in the down cycle of the Rousseff years. ...

The Cleveland address and question answer session on July 10, 2011, showed Janet Yellen at her best. She was applauded several times for her answers especially for her emphasis on clarity. One question was about the use of the term"quantitative easing," couldn't the Fed have found a better word? Yellen pointed out that the Fed at the time used "buying of long term assets" as the phrase for that activity, after the media referred to it as "quantitative easing." That term stuck and the Fed ended up accepting the use of the term to refer to the Bernanke Fed's program. Yellen also said the buying of long term assets was intended to raise long term rates, and was different from the effort in Japan of buying short term assets that failed to stimulate the Japanese economy. Throughout Yellen was entirely comfortable making clear what she had in mind. At one point she was asked about the IMF director Lagarde's statement that the U.S. is better off not raising rates in 2015, because of the uncertain economic outlook in Europe, China and other places. Yellen's response was that this was one more view that she considered along with the views of several other Fed governors who had different views and reading of the economic situation. She emphasized that the increase in the rates will be very gradual, a position very consistent with her earlier statements, and this made the long tem path of interest rates more important said Yellen, than the particular time when the Fed first raised rates. For her clarity, empathy, and sound grasp of the economic situation, few Fed chairman have come close to Yellen, as was evident in the audience's grateful response. ...

This WSJ editorial on the sliding scale with lower capital gains taxes for investments held for a longer time frame proposed by Hillary Clinton, says there is no economic theory that shows one or two year investments are worse than longer term investments, and says investors who invest in startups and cash in after a year or two can then invest in other startups increasing investment capital. It points out that new startups are fostered better in an environment where capital gains taxes do not promote holding investments for a longer term. Hillary Clinton is calling for higher capital gains taxes on shorter term investments. The current rate is similiar to the 20% rate under Bill Clinton. George Bush lowered it to 15%, and president Obama increased this to 20% for couples earning more than $484,851 a year, and added a surcharge of 3.8%. Under Reagan it was initally 20% in 1981 and in 1987 as part of tax reform cutting the top income tax rate to 28%, it was 28%. Hillary Clinton's plan is for it to be based on how long investors hold their investment discouraging 1-3 year investment horizons- Year 2- 43.4%, Year 3- 39.8%, Year 4- 35.8%, Year 6- 23.8% or the current rate for the highest income bracket. Investments in infrastructure and long term research projects leading to new technologies and products require a longer horizon encouraging such investments. The Clinton plan appears to be a response to the tech bubble with investments in small tech changes and software improvements that have led to surging investment in startups in social media and other areas which have not yielded the productivity gains needed to support increase in wages- resulting in low productivity and low wage gains in the last decade....

Without the support of voters in Scotland who voted tactically to prevent Scotland from breaking away, the Conservatives would have no chance of forming a government. May now needs the 10 seats of the Democratic Unionist Party in Scotland to have a 3 seat majority. Labor leader Corbyn despite a barrage of negative publicity from British tabloids, maintained his cool and composure. His focus on the austerity politics of the Conservatives under Cameron and now May, enabled Labor to get 40% of the vote compared to the Conservatives 43%, with the Scottish National Party getting 3% and the Liberal Democrats 7.4%. Giving the parties that have never seen Brexit as a priority for Britain over 50% of the vote. The Democratic Unionist is a small party with less than 1% of the vote (0.9%), which in some countries makes it ineligible to take seats in the legislature. In the mixed up out of focus nature of British politics today this party is the kingmaker. The UK Independence party or UKIP party that started the whole affair of Brexit- that prime minister Cameron responded to to gain votes for the Conservatives by promising the referendum on Brexit- won just 1.8% of the votes cast, in a election where 69% of voters went to the polls, winning zero seats, down from 10.8% in the 2015 election. This is the state of British politics today  following the failure of political leaders, as Theresa May acts as if the election results are not sending a message about Brexit, say Witte, Booth and Adams.   ...

The competing visions of Li Shufu of Geely, Volvo's new Chinese owner, and that of Stefan Jaccoby, CEO of Volvo. Volvo is known for a family friendly car with fuel efficiency and safety. Geely's vision for Volvo is a luxury car that will compete with Mercedes S class and the BMW 7 Series, and Lexus in the Chinese upscale market. The problem is that China is less than 10% of Volvo's worldwide market and Jaccoby wants to keep these customers who buy the Volvo as an understated family friendly car that emphasizes safety and fuel efficiency. Geely executives are moving in another direction and are focussing on the fast growing market for luxury cars in China. This segment is dominated by Mercedes, BMW and Lexus, who sell 90% of the cars in this segment. Such a strategy would depend on gaining acceptance in this segment, which is highly uncertain. It also risks alienating customers around the world who look at Volvo in a certain way, just as Subaru owners in the U.S. look at Subaru in a certain way. The culture clash is also reflected in the backgrounds of the two executives. Jaccoby, is quiet in manner, studied at the University of Cologne, and worked at VW before joining Volvo. Li Shufu is a son of former farmers who built Geely from humble beginnings in a rural area of China. Li wanted to move aggressively and build three plants in China. Jaccoby persuaded Li to make plans for one plant and make agradual expansion. The design of a new Volvo shown recently in Shanghai also represents a compromise. The design is called Concept Universe and gives a larger and different look for the Volvo....

Glenn Hubbard is Columbia University's Business School dean. He is also a former chairman of the Council of Economic Advisors. Hubbard came under criticism in "Inside Job," a 2010 documentary about the financial crisis for reported connections with financial services firms. Here he talks to the Wall Street Journal's Melissa Korn on the ways in which Columbia is changing its business school programs to ensure interdisciplinary learning. Hubbard thinks a broader education is needed, not just expertise in a particular area, for today's students turning into the business leaders of tomorrow. One of the big changes today is that a student today may have significant responsibilities and leadership position in a shorter period 5-10 years. Earlier generations of business leaders had a much longer period before they assumed such responsibilities. This makes it even more important for a business student to have a broader education and have broader perspective. In the next ten years Hubbard sees two major changes- continued globalization, and the reshaping of major industries such as financial services. This will require students to have a broader grasp of the changes that will be taking place, which cannot come from merely having expertise in a particular field. He says this kind of education will be needed for business decisionmakers to be capable of preventing a broader economic meltdown. Hubbard believes ethics courses simply marginalize the subject, when in reality ethics and doing the right thing is woven into everything that happens, decisions that take place in so many ways and places, and often over many years. For this reason Columbia seeks to cover this ground in case discussions in different subject areas across the breath of the curriculum. Michael McConnell, was Assistant General Counsel of the Office of Management and Budget from 1981-1983. He is now a professor of constitutional law at Stanford University. Here he tries to throw light on how the budgetary process that is required by law, and which makes the formal budget proposed by the president available for public scrutiny, was circumvented through a sequence of events starting in February 2011. The Budget Act of 1974 sets specific deadlines and a process for generating revenue, setting spending priorities, and setting the debt limit. The President first submits his administration's budget by the first Monday in February. The Congressional Budget Office has until Feb. 15 to score the budget using identical metrics for all proposals for a consistent scoring. The budget President Obama put forward in February did not take into account the growing deficit and was rejected by the Senate 97-0. The President proposed a new plan in April 2011, but the proposed budget was so vague that CBO Director Douglas Elmendorf said he could not score it. The subsequent efforts in June and July 2011 were carried out in closed door negotiations between senior Republican leaders and the Obama White House. This subverts the original intention of the law. The Budget Act says that both the House and Senate hold hearings on the proposal, with testimony from the administration, "national organizations" and the "general public." Transparency, openness and accountabilility are key aspects of a proper process that is democratic and prevents the parties from engaging in blame and competing claims. The closed door negotiating sessions and the lack of a concrete written budget proposal from the President has turned the current budget process into an effort by each side to see how it can best position itself for the 2012 presidential election. ...

Landon Thomas looks at the European Financial Stability Facility, the organization that was formed in May 2010 to be the mechanism for raising and channeling funds to troubled eurozone economies Ireland, Greece and Portugal. He describes its evolution, its new responsibilities under the July 2011 eurozone agreement, and the difficulties it might face. The credibility of the EFSF is critical to the solution being worked out by eurozone leaders. The EFSF is based in Luxembourg and is headed by Klaus Regling, a German economist and a top official in the European Commisson's financial division. The EFSF raises funds in the financial markets. With Germany as the largest backer the EFSF is able to raise funds at low interest rates such as 3.3% for 10 years at one recent offering. The fund has a triple-A rating. In June and July the stability fund raised 8 billion euros in two auctions. It plans to come to the market four times during the rest of 2011 for funds to support Ireland and Portugal. The EFSF will need new powers and structure to meet its new role as the principal mechanism for solving the crisis. It is now given the role of the buyer of last resort for the bonds of troubled eurozone economies. This means national parliaments in the eurozone will have to approve these new powers and resources. One concern in financial markets is how the EFSF would deal with the needs of Italy or Spain if one of the two economies runs into trouble. Italy and Spain consitute 30% of the EFSF's backing, if they were to run into problems, would the burden fall disproportionately on France and Germany? And because France may have public finance problems of its own with declining competitiveness, does this mean Germany would be the real backer in that situation....

Foreign investment in the auto industry is having a significant impact in the growth of Mexico's middle class. VW has plants in Puebla, General Motors in Silao, Chrysler in Toluca, Nissan in Aguascalientes. Production increased by 24% in February 2012 over the prior year. The growth is likely to continue. Facilities in Mexico have high productivity and are technologically equiped comparable to plants in the U.S., Europe and Japan. Nissan plans a $2 billion investment in a plant in Aguascalientes. Because of the lower cost of living, with food, transportation and health care costing less, even though household appliances cost more, workers at a Mexican plant earning $4 an hour in pay and benefits or $130 a week can still have a decent standard of living. Foreign investment is likely to grow with Mexico's emphasis on technical education - about 130,000 engineers graduating each year according to Mexico's president Calderon- the work ethic of young Mexicans joining manufacturing plants, the productivity of these lower cost plants, and a growing market in Latin America. Nissan plans to produce 1 million cars in Mexico with an investment of $2 billion in Aguascalientes. Nissan has succeeded in taking over from VW as the preeminent manufacturer in Mexico, and has 32,000 workers in the Aguascalientes area, once a small town but now a thriving city of 700,000. Drug cartels have no interest in places like Aguasalientes, which is why foreign investment continues to come into Mexico. The lack of economical credit- interest rate on car loans is about 10%- and the flow of about 600,000 used cars each year into Mexico from the U.S. has restricted growth in Mexico's automobile market. Jose Munoz, Nissan's senior executive for Latin America sees this changing as more credit including Nissan's new financing center in Aguascalientes make lower cost credit easily available to a growing middle class....

The Turkish example is proving how difficult it is to get effective international sanctions against the development of nuclear weapons without the cooperation of the international community. A recent surge in gold exports from Turkey to Iran, or to Iran through the U.A.E., is the result of Turkey using a loophole in sanctions against Iran to pay for natural gas and oil imports from Iran with Turkish lira. The lira is is then converted to gold to be sent to Iran. Under sanctions Iran is frozen out of the international SWIFT banking transactions system. Turkey imports 51% of its oil and 18% of its natural gas from Iran.Turkey's deputy prime minister tells a parliamentary budget commttee- "in essence gold exports to Iran end up like payments for our natural gas purchases. Turkey is depositing the payment for the gas we purchase from Iran to Iran's account in Turkey. I don't know exactly how they then transfer it." Turkish state run bank, Turkiye Halk Bankasi AS, is in charge of processing payments. Halkbank raised 4.5 billion lira ($2.5 billion)in Nov. 2012 in a secondary share sale of a 2.8% stake, according to the Istanbul Stock Exchange. Turkey's gold exports to Iran in the first 9 months of 2012 increased from $54 millon in 2011 to $6.4 billion. This is helping Turkey's problems with its high current account deficit from an unsustainable 10% at the end of 2011 to 7% 0f GDP. This helped Turkey with short term external financing needs by getting Turkey its first investment grade credit rating in twenty years. Two way trade with Iran for the first 9 months is at $18.8 billion, up from $16 billion in 2011, the $16 billion was an increase of 50% over 2010....

The impact of labor laws that were once designed to offer job protection to workers are now having a pervasive and pernicious effect on Italy's economy. The world has changed too with globalization, making the inefficiencies of labor laws that freeze the labor markets- protecting existing jobs and at the same time making it difficult to create new ones, diminishing job mobility to an extreme level- lead to lack of competitiveness and economic stagnation. Most Italian businesses remain small because of the fear of hiring new employees who cannot be laidoff as in other countries. With manufacturing competitiveness growing in emerging markets, Italy is losing markets and job growth potential to places in Poland and China. Foreign direct investment as a percentage of GDP is the lowest of any country in Europe except Greece, according to the United Nations Conference on Trade and Development. The system also lacks fairness because it divides the labor market into three tiers. According to Italy's National Institute for Statistics, the labor force of 27 million people is divided into three groups. The first group of 15 million, of older workers, has stable jobs with generous benefits. A younger group of 8 million works in a freelance capacity with rolled over short term contracts, and few benefits. An additional 4 million work in the underground economy. Because of the way the system is structured there is considerable resistance to change, especially from the older workers who work in a stable system, even though the system offers younger workers in the second tier few opportunities. What started in 1947 with a constitution that protected the rights of labor at a time of difficult industrial relations in Europe and the U.S., with the added fear of change during today's period of economic crisis, is now holding back economic renewal in Italy....

Fomer U.S. Census Bureau officials Gordon Green and John Coder released a study by the firm Sentier Research. The study looks at two groups of Census data from 2005-2007 and 2008-2010, which has information on interviews with 3.5 million households for each period. The study shows 38 states with household income declining. The losses in income are greatest in the midwestern states affected by the loss of manufacturing industries. Incomes fell by 5.7% in the midwestern region of Indiana, Illinois, Michigan, Ohio and Wisconsin. Oil, shale and other energy producing states- Louisiana, Oklahoma, Texas- saw incomes rise by 0.3% from 2007 to 2010. This report looks at pretax income levels in 2010 dollars for all 50 states and 297 metropolitan areas. Michael Greenstone, professor of environmental economics at MIT, says the regional shocks from the economic crisis can last for a couple of decades. The Midwestern states showed median annual household household income decrease by 4.7% to $49,710 and the Southern states showed a drop of 2.5% to $47,389. Nationally for the U.S. the drop in annual median household income from 2007 to 2010 was 3.5% to $51,287. Another finding of the study was that of the top ten metropolitan areas with the highest percentile of incomes, nine were in Connecticut, New York and New Jersey, a region where the financial industry is based. Silicon Valley in California comes in at No. 10 in this list of metropolitan areas. In terms of growth of households reflecting migration patterns and new families the Mountain States of Arizona, Colorado, Idaho, New Mexico, and Nevada did as well as the oil patch states of Texas, Louisiana and Oklahoma, showing an increase in households from 2007 to 2010 of 5.8%....

Jason Zweig cites the St. Petersburg Paradox in questioning how much someone should pay for a bet on Facebook shares at the high valuation set for this inital public offering. This riddle asks how much would one pay for playing a game in which one gets $1 for winning the first toss of a coin and the game ends, or $2 if the coin comes up heads the second time, or $4 the next time, $8 next and keep doing this , the payment doubles each time. The point is that the payoff is infinite because at each toss the probability is 50% and 12.5% for the next toss, and one could get to the 30th toss or the 60th toss, with payoff in hundreds of millions. People also could be out of the game when the heads come up and not see the later supposed gains. Because of this experts say the most people should pay for playing is $20. The Facebook offering has infinite potential of this sort, but the reality is that for businesses of this type one can only see a couple of years ahead in terms of growth, with large uncertainties ahead about growth beyond that point. Charles Lee, professor of accounting at Stanford Business School, and former head of equity research at Barclays Global Investors, says its hard to see further than two or three years for this type of company. Another problem is pointed out by Prof. Ritter of the University of Florida. He says the valuation is so high today that even if Facebook followed Google's growth and had a total market value of $190 billon that Google has today in 10 years, the annual return would be around 6.8%....

The unravleing of Borders bookstores chain in the US, after Borders management failed to anticipate and build on the new trend to electronic books and made a series of mistakes. Borders filed for Chapter 11 bankruptcy protection in early Feb. 2011. Its online strategies simply failed to come up with answers to the cultural trend to online shopping for books and buying e-book readers. A serious bad decision from which Borders never recovered was to transfer its internet operations to Amazon Inc. in 2001. Amazon quickly built up customer relationships with millions of customers. Other decisions followed which put Borders in an untenable position. Borders increased its debt from $159 million in 2001, to $554 million for the fiscal year ended Feb 2, 2008, using the money for overseas expansion and share buybacks, which did little to address the looming internet problem. By contrast Barnes and Noble took the opposite strategy of paying down all of its $667 million in debt. Borders has modest beginnings starting in 1971, when Tom and Louis Borders, started a small used bookstore. By the 1990's bookstores with tens of thousands of books in one location were changing the bookselling landscape, as smaller bookstores were closing. Borders was able to ride this wave. When the next wave hit in 2010 with the internet, Borders was unable to respond and went into permanent decline. A costly trip through bankruptcy court means Borders will have to close one third of its 674 Borders and Waldenbooks stores, and cut a large part of the 19,500 staff. This will mean customers shifting to Amazon, Barnes& Noble, Apple Inc. and Google Inc. Mike Shazin, CEO of Idea Logical Co, a New York consulting firm, says he expects 50% of bricks and mortar bookstores to go away in 5 years, and 90% to go away in 10 years. ...

Competition in the Chinese market between Coca Cola and pepsi is shifting from the traditional carbonated beverages to juices, teas and non-carbonated drinks. Pepsi sells pulp based juiced under the name Tropicana Pulp Sacs, and Coca Cola has Minute Maid Pulpy. The Chinese governmet has discouraged acquisitions, and did not approve Coke's $2.4 billion acquisition of fruit juice manufacturer China Huiyuan Juice Group Ltd. Growth has to be maintained by investing and developing their own products for local tastes and culture. Both Pepsi and Coca Cola plan increased investments in China. Pepsi has 27 plants, five farms, and over 20,000 employees in China and expects to double the number of employees by 2015. Pepsi executives say Pepsi is following a"seed to shelf" approach in China, growing food on farms and developing teas and snacks for local tastes. In China Pepsi has a Lay line of chips with cool-cucumber flavors and Cao Ben le line of drinks based on Yin and Yang, cooling and warming. Pepsi's 13% growth in snack volume and 10% growth in beverage volume for its Asian, Middle East and Africa operations are mainly because of this growth in China and India. By contrast soft drink sales have declined for 5 years in the USA and come under criticism because of high levels of obesity in the USA. Pepsi's strategy is to move further into the interior of China, further west according to Pepsi executives. It plans to invest $2.5 billion in about 12 new food and beverage plants in the interior of China to be built over 3 years. Coke announced a $2 billion investment in late 2009, and is a lead sponsor for the Shanghai Expo. ...

The gridlock in Congress and the housing crisis could postpone an overhaul of Fannie Mae and Freddie Mac for another two years. The housing crisis of 2008 has created a situation in which 9 out of 10 housing loans are guaranteed by Fannie and Freddie. The two agencies were created to buy mortgages from the banks, freeing the banks to make more loans. Fannie and Freddie gurantee the loans and then sell them to investors as securities, a process that lowers borrowing costs and makes 30 year mortgages more easily available to homeowners. The Obama administration and the Democrats want to continue some form of government guarantee, and continue government support for the 30 year fixed mortgage. The Republicans oppose any government guarantee because of the losses imposed on taxpayers by the way these agencies operated in the past, with the government guarantees providing the wrong kind of incentives in a housing market prone to bubbles. The fragility of housing markets means anything that raises borrowing costs could put downward pressure on housing prices. As a result the restructuring of the two housing agencies is in limbo. Republicans who want aggressive changes may wait for housing markets to stabilize, making the overhaul a multiyear process. Meanwhile the US Treasury has promised to inject unlimited sums into the mortgage giants through 2012 and nearly $300 billion after that, so that Fannie and Freddie have positive net worth and not go into receivership. The transfer of high speed rail technology by Kawasaki to China, starting with deals made in 2004. Kawasaki did this fearing that other competitors would win the business. It transferred the technology believing that it would be years or decades before China would develop its own capabilities and compete with high speed rail manufacturers in Japan and Europe. Kawasaki says the understanding was that the transferred technology would be used inside China, and not for export. China insists it has improved on the technology that was transferred with its own innovations, and it has the right to compete in the world high speed rail market. A high speed rail line between Shanghai and Beijing is being built using Chinese technology by China South Locomotive and Rolling Stock Industry Corporation (CSR), to cut the time from 10 hours to 4 hours. This is part of a network that will be extended to 9700 miles by 2020 according to the government's plan. As part of its export of high speed rail China Railway Construction Corporation is developing a high speed rail line connecting Istanbul and Ankara. China is bidding for contracts in Brazil and in the USA. The issue of transferring technology is becoming a sensitive one for Germany, Japan and the USA. It means transferring the technology as the price of getting a share of the Chinese market, but paying the price later on with competition from Chinese competitors in the same industry. China is developing its own civilian aircraft that would compete with the Boeing 737 and the Airbus 320. Min Zhu, special advisor for the IMF and former deputy governor of the People's Bank of China, told the Wall Street Journal CEO Council, that China's share of advanced machinery manufacturing could reach 30% of global exports by 2020, from 8% today. ...
