Kenneth Lewis got Bank of America out of the business of subprime lending in 2001. He is the CEO of Bank of America. What is his insight into what is going on today. He sees default risks not depending on credit scores but on other factors such as how much equity homeowners have in their homes. Eveni if its an expensive home over $500,000 there are home owners who have refinanced it and obtained mortgages for much larger amounts in one case upto $800,000, and with hardly any equity in the home. For such a homeowner its easy to walk away from the property and let the lender take the home. Such homeowners would first payoff and be current on credit cards and auto loans and still default and walk away from the home in the current situation. This is what Bank of America is observing. There is a change in social attitudes where its OK to walk away from a home when you don't have much equity in it, and financially it may make sense to get ones finances back in shape. So the old idea about home ownership don't hold good anymore even for people with better credit scores. With this happening banks are likely to tighen credit standards for credit worthy borrowers. ...

"So that Berlin remains our home" posters and signs are all over Berlin, Germany. The escalating housing crisis in Berlin is leading to a referendum on September 26, same day as national elections. This referendum is about taking over developer housing over 3000 units with compensation and is supported by a small majority of voters in Berlin. The referendum  required gathering 175,000 signatures in a few months. The Left Party in the Berlin coalition government of SPD, Greens and Die Linke supports it , Greens are skeptical and SPD is opposed to expropriation. The referendum needs 25% yes votes to expropriation which may not happen. More likely is that housing developers will have to work with the government to come up with solutions to the housing crisis in Berlin.  The referendum is constitutionally compatible with the Basic Law in Germany which says- " Land, natural resources and means of production may, for the purpose of nationalization, be transferred to public ownership or other forms of public enterprise by a law that determines the nature and extent of compensation." Private developers expansion has made housing less affordable for Berlin residents and the target is Deutsche Wohnen, which owns 113,000 housing units in Berlin. This trend shows how different the public opinion is in Berlin after decades in which the housing concerns of local residents were set aside. Clearly Germany needs to invest more in housing infrastructure that is affordable and enhances the opportunities for ordinary workers in Berlin to live in the city. ...

Denmark based Maersk is the link that connects Asian exporters to the US and Europe. It measures its container ships in size by TEU's a TEU being  20 foot container boxes, 20 foot equivalent units being standard. The Dali container ship had 4700 40 foot container boxes that was built for 10,000 TEU's. When Japan was the large exporter getting Toyota's into Long Beach it was 6400 TEU's , with China now sending BYD E vehicles it is now as large as 10,000 TEU's. In the future with India sending its exports under a resilient supply chain to the US it is 20,000 TEU's. What we don't see are these ports such as Long Beach and Hamburg (in which China has ownership stake) which are increasing capacity for taking in exports from Asia. It has reached these volumes only in one direction from Asia, which president Biden is trying to reverse by building factories at home for resilient supply chain and for jobs and a future for American workers. The Dali 4700 containers that hit the bridge at Scott Key in Baltimore also were figuratively hitting America's own manufacturing base, and its workers and communties built around factories, across the Nation. ...

Mr Bogle of Vanguard Group, says we live in an agency society, not an ownership society. Ownership society was 50 years ago. The mutual fund managers and the pension fund managers make the decisions as institutional investors for us, they are agents. And these managers had the power as corporate citizens, controlling some 70% of the shares of public companies, but decided to exercize forbearance. They did not play the active role they could have played in board structure and governance, director elections, executive compensation. Money managers did not do the kind of due diligence that was required. The securities analysts and researchers could have, but failed to question the toxic assets on the balance sheets of banks, investment banks and especially of places like Citigroup and Merrill.

This report in the WSJ says about Evergrande and China's housing boom that it was a risky race against time in which developers took in billions of dollars of borrowed money from buyers in cash to launch project after project in every Chinese province. The 25 year old company founded by 37 year old Hui Ka Yan in Guangzhou was setup in 1996. Its name stands for "constant" and "big" in Chinese and during the rapid expansion of the Chinese economy after 2000 it played a part in meeting dream of home ownership. It did this by taking in full cash payment for apartments that were delivered years later. It is the largest symbol of debt for housing developers in China $89 billion in outstanding debt and millions of unfinished properties, 42% of debt due in less than 1 year. Today Evergrande is collapsing, unable to pay creditors, and paying creditors in construction with unfinished properties, says this WSJ Report. Capital Economics estimates that Evergrande has presold 1.4 million apartments valued at $200 billion that are not yet finished. Typical is a woman in retail sales in Shenzen who invested 1.4 million yuan or about $217,000 in 2018 for one 400 square foot apartment in a high rise building.  The Chinese government is unlikely to stop Evergrande from collapsing. Its only interest is in protecting the people who paid in cash for unfinished apartments. ...

The two contrasts between Eintracht Frankfurt a soccer club with a local presence and modern management with Germany's 50+1 rule, and Barcelona with Catalan support but an international club in which the president runs the club independent of members, could not be larger. 30,000 Eintracht Frankfurt fans make their way to a game with Barcelona at Camp Nou in the Catalan city. Barcelona did not make it to the final stages of the Champions League and struggled to pay the large amount of money owed to Messi during the pandemic. Because of its old ownership structure Barcelona is not able to raise financing by selling shares and in capital markets in the way Frankfurt can. Under the 50+1 rule, a German Football League regulation, club members retain majority voting rights in an outsourced company that runs its football team. This gives it a genuine local presence and is why German clubs have opposed the Super League of just a few star teams playing each other. This DW.com report shows messages on Twitter by Eintracht Frankfurt saying that the whole Super League idea "is completely absurd." And that "every decent club must distance itself from it." German fans have a different culture, come early and watch the game standing. ...

Rio Tinto took on large debt of some $40 billion during the boom times, including debt taken on for the purchase of Canadian aluminium company Alcan. About $9 billion is due for refinancing this year and $10 billion in 2010. Now it is making a firesale of assets such as mines it owns. Its also turning to Chinalco, stateowned Chinese aluminium maker. For some $15 billion Chinalco would increase its ownership in Rio above 11%, and may get the 30% stake Rio has in Chile's Escondida copper mine. It will also layoff 14,000 workers.

ECB study put out in April 2013 shows household wealth and income in eurozone countries based on 2009-2010 data for 60,000 households throughout the eurozone. The household wealth in southern European countries is higher than that in Germany. The study shows why ordinary Germans oppose bailouts for banks, Greece, and eurozone countries that experienced a boom in the 2000-2010 period, a period in which German workers took small pay raises to improve German competitiveness. Germans also see Portugal and Ireland in a different light compared to Greece, Cyprus, Italy and Spain where real estate speculation, lax accounting, tax evasion and favored treatment of certain groups, has created or aggravated the debt problems. Wealth is defined as total assets, including real estate, vehicles, bank deposits, investments and pensions, minus liabilities for mortgages, credit card debt and loans. By this measure German households had an average of 200,000 euros in wealth, and lower than this in Finland and Netherlands. At the median or midpoint German households had 50,000 euros, the lowest in the eurozone, for Greece the median was 102,000 euros. The impact of home ownership is significant in the report, as home ownership is lower in Germany than in Southern European countries, and mortgage interest is not considered favorably in German tax laws. The decline in value of homes after 2010 is also not reflected. Another indicator for comparitive wellbeing is income, and this is shown in figures released in March 2013 from the European Statistics Agency for GDP per capita. For Germany per capita GDP was 29,000 euros in 2010. The average GDP per capita for the eurozone is about 24,000 euros. By this measure Greece is at 21,000 euros, 24,000 euros for Italy and for Spain. Germany being 18-19% above Spain and Italy. If Germans, Dutch, Finns and Austrians are less well off then the argument favors having the banks, creditors, and including depositors, in a burdensharing arrangement for bailout of troubled eurozone economies. ...

Osborn and Gauthier Villars describe how Russian president Putin and his former Dresden KGB associate Chemezov executed their strategy for Avtovaz to create a Russian state owned autombile industry in alliance with Renault. Troika Dialog and state banks put in hundreds of millions of dollars, and Renault put up $1 billion with more of it in cash up front, to get the necessary restructuring and financial setup to obtain state ownership and control of all of Avtovaz's assets. This had to be done because the company had descended into control by gangs and criminal elements by 2005 when Putin put Chemezov in charge with help of state police and prosecutors. And Putin conceded only 25% ownership to Renault as the Russians have gradually reasserted control of their companies and driven out gangs and elements that have grabbed assets in the lawless environment that prevailed with the collapse of communism. What is happening is that the state is then attracting capital and technology from foreign companies by selling them a stake at the best price possible. In the case of Avtovaz because of the highly deteriorated lawless situation, the state will use some of the Renault money to take financial ownership of Avtovaz in addition to loans from state banks. Putin says he has attracted $80 billion in foreign capital in 2007. During the Brezhnev years Fiat invested in Russian automobile factories which became part of Avtovaz. In 1993 it was privatized, but by 2005 it had fallen into Mafia type gangs hands and the state had only about 2% control of ownership. From this low level Avtovaz has recovered, and now is where it was before privatization, with the added infusion of technology and capital and part ownership by foreign companies interested in expanding in a fast growing Russian market. Note that its location is Southern Russia, and its employment base is huge employing 104,000 people. The company is now back on its feet and improving its prospects with newer models to replace the old Lada, of which 736,000 are turned out each year. With the help of Renault, Russians hope to create a large automobile industry of their own. Compared to 2004 when 24% of companies were state owned, now 40% are stateowned as the Putin strategy continues. By getting much better deals and selling off stakes at higher prices, keeping state control of the bulk of the assets, and seeing that capital and technology infusions occur as technology moves forward, this strategy is proving to be a winning proposition for Russia. For foreign companies the growing attractiveness of the Russian market, and the probability that even at the higher prices these assets might be worth much more in the future, makes it a win-win proposition. This is the direction Russia will increasingly take under the Putin-Medvedev administration. Note that Chemezov may take up Aviation industry reorganization next....

Liz Rappaport of the Wall Street Journal interviews Neil Barofsky, inspector general of the U.S. Troubled Asset Relief Program. Barofsky is asked what is his biggest failure. He says the biggest failure is the failure of TARP to preserve home ownership. He goes on to say that the biggest nonfinancial cost of TARP is "too big to fail." And he warns that the there will be another bubble because of all the money that is going into the housing, commodities and other markets. Stefan Jacoby, a former head of VW USA, will be the new CEO of Volvo, after its acquisition with 100% ownership by Geely of China. Geely paid $1.3 billion cash for Volvo to Ford Motor, the original price was $1.8 billion but adjustments were made for retirement funds and working capital. Ford originally acquired Volvo for $6 billion. Ford has debt of $27 billion and will be able to reduce some of this debt wit cash from the Volvo sale.

The banks at the bottom, the smaller banks are in deep deep trouble, with CreditSights estimating that upto 1100 of 8200 of these smaller banks needing help from the FDIC to wind down. And the other banks like Citigroupa and BofA with some state ownership in amessy situation with bad loans.

Gordon Brown, Britain's prime minister and the finance minister Alistair Darling have lifted their reputations with their decisive plan and execution of it to inject capital and take majority ownership of British banks RBS and HBOS/Lloyds. This comes after earlier missteps which led to a bank run on Northern Rock bank. Their plan is now held up as a model plan around the globe and is being followed in the US and in other countries. It could not have come at a better time, as in the US Fed chairman Bernanke and Treasury Secretary Paulson were having some missteps of their own with their plan to buy up troubled assets. That turned out to be difficult to carry out and may take months- very costly missteps leading to freezing up of global credit markets and criticism from most economists and experts. Karl Case, co-author with Shiller, of the Case-Shiller housing index, describes what the American dream of owning a house was always all about- having a safe long-term investment with the happiness gained from ownership of one's own home. It was never really meant to become a way to pay bills, and enjoy an artificially high standard of living based on artificially high speculative returns of 30% a year. Based on the authentic verson of this dream, it is still alive, says Case. Buying a house today costs less because of lower interest rates, the costs of a house are lower, and it provides a return in the form of rent that the owner doesn't have to pay for the home. Case has not factored in unemployment and job uncertainty, especially with the worsening economic outlook in 2011. This may still depress housing markets.

The impact of foreclosure in one Detroit neighborhood called Boston-Edison, where Henry Ford once lived and how the residents who have a neighborhood association going back many years to the 1920's are coping. The human consequences of foreclosures for a neighborhood. How could either side win, the lenders or the borrowers in a foreclosure situation and the need for the government to step in and bring some sense to the whole thing before it sinks both and blights towns and neighborhoods across America. One home bought for $179,000 in April 2006 was sold in the Boston-Edison area for guess how much, $6,500. Which shows that by the time thieves who for the copper and metal mining of these homes can destroy tens of thousands of dollars in value in minutes, and the deterioration of the neighborhood with crime and boarded up looks, and the very presence of foreclosures on each street destroys enormous amounts of value so that in this case the bank and its lenders got how much, less than $6500 or less than 4% of its original price. Repeated all across America this just does not make sense. Just as it never made sense for those who benefitted from the housing boom to say that subprime lending was a good thing because it brought home ownership to the less well off. Only lending that is at rates that are reasonable and considers the borrowers true finances, and on ethical and fair terms can be good lending and only government regulation designed to be easily enforceable and keeps lenders responsible, can ensure that this happens, as a free market is not good for this sort of thing. And this is all the more true for lending to those who are less well of because their ability to screen these contracts and their wording is not adequate and their own understanding of their finances inadequate. Barclay's Capital estimates that there are 811,000 bank owned homes in the USA, up from 129,000 in 2006, and predicts that it will grow by 60% before peaking in late 2009. ...

The problems for Chrysler may not be as much the culture gap between nationalities, as Daniel Howe of the Detroit News points out, as in other areas. It is not going to be in the union area as the President's auto task force has studied the other risks facing Chrysler, and is aware of the failed effort of United airlines unions to run that airline. In the agreements by which 55% ownership of Chrysler is given to the UAW union, the government leaves the union entirely out of the management of the company, which is left to Fiat. And the UAW seeks to sell off its ownership share at the earliest favorable opportunity. The risk lies in the fact that the new models such as the 40 miles per gallon car Fiat is required to build as one of 3 milestones, each worth an additional 5% stake above the inital 20% stake, will not be built till 2012. Meantime as the President said, Chrysler will have to find ways of staying afloat in a market where it is seeing a 40-50% drop in sales each month this year over 2008, with cars that are "less reliable, less popular, and less fuel efficient than foreign competitors." ...

Allan Meltzer, a former economic adviser to President Reagan, and an expert on monetary policy at Carnegie Mellon School of Business says that "this is scare tactics to try to do something that is in the private but not the public interest, its terrible." Vincent Reinhart a former Fed economist says Paulson has lost credibility, people don't believe him anymore. And Elmendorf of the Brookings institution says that taxpayers should get more out of this deal with ownership stakes in the companies that use government money. Others like Bruce Bartlett, a former White House economist under president Reagan say the problem is nobody knows what the hell is going on and there are some naive assumptions about how this would function. Martin Bailly, a former chairman of the Council of Economic Advisors under President Clinton says for financial institutions to take the funds Treasury has to pay a premium because otherwise they would have sold already. While Bernanke told the Banking Committe that the government would pay more than the distressed prices to get broad participation which is a goal of Treasury and the Fed, neither he nor Paulson could reassure the committee about how taxpayers would be protected. Most of the economists surveyed here by the NYT are skeptical about a Wall Streeter from Goldman Sachs credibility on this as they see him paying financial institutions a premium price. The sore point in all this for the taxpayers and the public would be that the Bush administration has done nothing to help homeowners with foreclosures that are also at the root of the problem when you look beyond the immediate clogging up of the financial system and present a threat via declining home prices. And Paulson now offers a plan that also is very hazy about protecting taxpayers with equity ownership or some other protections, and has nothing to assuage the public's outrage about ceo compensation in the midst of distress. Not just the Banking Committee but experts from all sides of the political spectrum are raising concerns stressing one or other of these points, and find the lack of details in the Paulson Bernanke plan a sign of a hastily put together plan with little research even considering the lack of time, and the lack of any details a strain on people's intelligence for a proposal of such magnitude....

Nathaniel Taplin of the WSJ says the tariffs put on $50 billion high tech products by the U.S. and retaliatory tariffs on $50 billion products are not about a trade war but a way both countries will negotiate setting out their two positions.  A look at the role of foreign firms in China shows China has access to new technology using these firms as a conduit and these firms are also generating more jobs, being highly productive. These firms Taplin says will set back their investments if no agreement is reached or if it is harder to bring Chinese made products into the U.S. At this time China badly needs this investment and technology access because of their dynamism compared to inefficient state run firms as it struggles under a massive debt load with very high debt to GDP ratio.  A major issue is job growth as companies getting foreign investment are much more effective in jobs generation, delivering 10% of all urban job growth from 2007 to 2016, using just 5.5% of total investment. Return on assets at 9% compares to 4% at state run firms. If this dynamism is reduced or affected in some way China could have to provide more unproductive debt buildup stimulus.  For these reasons China has good reason to make concessions, says Taplin. Trump administration will ask for greater semiconductor purchases, much looser joint venture or foreign ownership requirements, higher Chinese payment for U.S. intellectual property. For all these reasons this is not about a trade war but about serious negotiations taking place so that there is a level playing field in the next phase of competition in high tech between the U.S., China and the E.U. changing the dynamics of the trade relationship in ways that reverse the trends of the past. ...

Russian oil policy at work in towns like Kalyazin, 100 miles north of Moscow, and across Russia. Gasification program is being extended, plan is to increase coverage from 53% to 60% of the people in Russia in the 2005-2007 program. Increase prices to discourage wasteful use and promote energy saving technologies in cooperation with German companies so that more gas is available for export at higher world market prices, especially to the European market. Use profits to promote exploration and increase exports. Germany gets 45% of its gas from Russia and has built close relationships with Gazprom. See the article in BW, July 31, 2006, Jack Ewing, "The Lines that Bind" and references to German-Russian ties: 1) Gerhard Schroeder, former Chancellor, as managing director of the pipeline joint venture, the $5.7 billion North European Gas pipeline formed by partners Ruhrgas, BASF and Gazprom. Ruhrgas owns 6.4% of Gazprom, and its CEO Burckhard Bergmann sits on Gazprom's Board. 2) The survey by Berlin pollster Forsa shows that 75% of Germans support the pipeline project, 45% consider Gazprom a reliable energy supplier vs. the 26% who consider Saudi Arabia as dependable. 3) At an industrial fair in Hanover German business leaders supportive of Gazprom as follows. Klaus Mangold for Daimler management board member considers it " a totally normal market economic process" for Russia to have threatended to supply China with the same gas if European countries cultivate other sources of energy supply. Michael Gloss, German Minister of Economics and Technology, says its good thing to have a neighbor close to home as a supplier. Ruhrgas, Essen based, is a subsidiary of Dusseldorf company E.O.N., and Wintershall, Kassel based, is a subsidiary of BASF. Wintershall management Board member Rainer Seele, speaks of not just partnerships but friendships. 4) Interlocking ownership of assets between Gazprom and the German companies. Gazprom 35% ownership of the assets in the WinGas Joint Venture, Wintershall gets 35% of the equity and 25% of voting shares in the gas field that supports the pipeline. Ruhrgas traded assets in Hungary for 25% ownership of the same gas field. 5) The German relationship under Merkel changes little because she has no options, German suppliers have long term contracts with Gazprom. This article shows how the Russian policy is being shaped on the ground in small towwns like Kalyazin. The one on Gazprom about "The Lines that Bind," shows how the policy is to build relationships with German suppliers, interlocking ownership of assets, increasing the supplies to Germany from the current 45% to over 50 %. Using German investment in joint venture with Gazprom for exploration and development and building pipelines and securing long term contracts at higher prices. Note the reference in article "Can Gazprom Keep the Gas On?" by BW's Moscow Bureau Chief, Jason Bush, BW July 31, 2006- ironically the policy that caused a lot of controversy between Russia and Ukraine about Russian energy prices will actually provide Gazprom with more profits to put into exploration. Financing for Shanghui's acqusition of Smithfield Foods comes from Morgan Stanley, which will provide $3 billion. Morgan Stanley is the advisor on the deal and plans to sell debt to other banks, including Chinese banks. Shanghui has as its largest shareholder a number of Chinese private equity firms grouped together under CDH Investments, with 33.7% stake. This includes New Horizon Capital, co-founded by the son of China's former premier Wen Jiabao. Temasek Holdings of Singapore and Goldman Sachs private equity unit have ownership stakes. According to its website managers and some employees own 30% of the company. Shanghui sales were $6.2 billion in 2012, increasing from $5.5 billion in 2011, and has 60,000 employees. The sales are much smaller than Smithfield Foods but Shanghui has a much larger valuation.

Prof. Gorton and Prof. Metrick of the Yale School of Management review 16 scholarly studies and papers on the causes of the 2008-2009 global financial crisis in the current isue of the Journal of Economic Literature. Another article in the same journal reviews 21 books on the subject. Samuelson says the most cited causes- lax regulation and passive regulators, and the policy of home ownership that encourage the packaging and of securitization of mortgages to government sponsored agencies Fannie Mae and Freddie Mac- are only the surface causes. If we are to explain how a whole society seemed to believe in the idea that somehow there was a way to maintain a rising tide continuously, with only small corrections over several decades, by the clever manipulation of monetary and fiscal policies; then one has to look to the hubris of economists who acted as if this was possible and the gullibility of business and a public that desperately wanted to believe as some have put it "that this time it was different," or that shrewd management of economic policy could actually bring about such a panacea. The abiding lesson is economic policies based on a better understanding of how modern industrial economies work are merely useful tools, no more no less, and there is no substitute for a good ethic, wise management and careful thinking on the part of the public, business and government, particularly for the people in leadership positions. ...

Its going to be very difficult to adopt the bad bank option in current circumstances, where the banks find their situation continually and rapidly deteriorating with renewed loss of public confidence and collapsing share prices. The efforts with the first TARP under Treasury Secretary Paulson to isolate the toxic assets of banks did not take off and had to be diverted to capital injections for precisely this reason. Banks in November and December 2008 went through a continually escalating problem situation, with losses, collapsing share prices and so on, and the government had no breathing room to develop the bad bank solution. In some cases decisions had to be made in a few days to prevent the collapse of some banking institution like Merrill Lynch, Morgan Stanley or Citicorp. At the same time its very clear that there can be no restoration of confidence in lending, and no recovery, without lending by banks, without a bad bank to separate these toxic assets from the banking system in the USA. The Swedish and American example in the 1990's of a bad bank, was possible because the banks were either gone bust, or under government ownership. With the banks in private hands, it is somewhere between difficult to impossible to value these toxic assets without serious problems. So nationalizing these banks becomes the only serious option, which would become more acceptable as the crisis unfolds in 2010, and it becomes clear that one way or another the government is guaranteeing these assets. Banks are in reality entirely dependent on the US government for capital and support, and it would not be wise to pretend otherwise. GMAC under Cerberus 51% ownership is actually restricting credit for purchases of GM cars by insisting on credit scores over 700. To the point that GM is encouraging dealers to look for financing outside GMAC. Not a good state of affairs. Cerberus motivation may be that it wants the rest of GMAC instead of Chrysler and wants GM to give its 49% of GMAC in exchange for Chrysler's merging operations with GM. But anywhere upt half of Chrysler employees could lose their jobs in such a merger because there is no time for long term integration and the costcutting would be immediate. Again a bad state of affairs. And merging a money losing company with another money losing company at the beginning of a deep recession is not the kind of merger that has the chances of some success.

On one hand Chinese environmental officials are aware of the pollution problems in Beijing and Shanghai and other cities. Levels of nitrogen dioxide in Beijing exceed the WHO clean air guidelines by 78%. On the other hand the newly emerging middle class is seeking car ownership, and the local government officials need growth in the car industry to show good GNP and GDP growth numbers on which their performance is judged. Beijing and Shanghai and Anhui province local governments are part owners of some auto companies. About 416,000 people are employed in the Shanghai area auto industry alone and the auto industry in Shanghai pays about 900 millon dollars in taxes, according to government figures. At seven cars per 1000 population car sales are just beginning to take off. And with China's population its clearly not going to be possible to have the same level of ownership as in the US. The same is true for India. This would increase by many times the current demand for crude oil and increase emissions to the point of creating a disaster. And even today because of lax enforcement, and older models on the road, about 40% of vehicles in Beijing have no pollution controls and the other 60% have varying degrees of pollution controls. Experts say changes to the subsidized oil price policy, refineries that produce cleaner gasoline, policies to build more mass transit which has lagged behind in China as car sales took off (and probably more GNP impact from car plants than mass transit which act as inducement for local officials), and stricter fuel efficiency and auto emissions standards are needed....

Lessons from the Mexican financial crisis of 1994-95 with the collapse of the Mexican peso, and a massive government bank bailout and Mexico's biggest slump since the Great Depression. Guillermo Ortiz, now central bank governor, was finance minister at the time. He discussed things with Fed Reserve chairman Ben Bernanke, about the Mexican experience which could be seen as the first financial crisis of the global economy. What lessons can be learned? Ortiz says there comes a moment when something happens that leads to a general loss of confidence. Once this happens things can deteriorate fast. This happened when Mexico could not successfully manage the devaluing of the peso. For the USA this might have happened with the collapse of Lehman, which may have triggered a sequence of events leading to a general loss of confidence and banks fear of lending to each other and credit markets getting frozen. At that point Ortiz says its better to do too much than to do too little, as it takes a lot to restore confidence. "And don't be ruled by ideology, stay flexible and act decisively. Help those with mortgages they can't pay. Take stakes in troubled banks. Don't expect to turn a profit on government investment." How do you tackle mortgage workouts or modification. Vicente Corta who led Mexico's bank bailout program says "we tried fancy scemes that did not work. We ended up saying 'OK you pay half your mortgage, and we'll pick up the other half." Sounds similiar to what FDIC's Sheila Barr is doing on a small scale at IndyMac bank, basically " making mortgages affordable." And take stake of ownership in banks in exchange for injection of capital. Paul Krugman says the Bush administration earlier was reluctant to do this, thinking oh that is socialism, because they let themselves get into an ideological bind. Until Gordon Brown did just this in the UK with RBS and HBOS banks on Monday October 13, 2008. In that case because no on else came forward Britain took a majority stake. British finance Minister, Alistair Darling, stated that the British government was not in the business of running banks and that this was taking a necessary step to restore lending. The Mexican experince in this context is very instructive. It cost Mexico dearly in terms of political warfare about this, because once Banamex for example- to which the Mexican governmet gave money without any ownership stake- became healthy it was sold to Citigroup for $12 billion and the government got nothing. In Mexico Lopez Obrador and other politicians have created a running debate about this as totally unfair and it has been divisive for Mexican politics, making passing even basic legislation difficult. Ortiz now says take ownership stakes and if you don't forget about socialism you will have political fallout of a different kind when banks once healthy and profitable are on their own owing little to the government; just when the government falls short of financing the basic programs for the elderly, for children, for schools, for health care,and for collapsing bridges and roads that are falling apart, not to speak of funding shortfalls for Medicare and Social Security. So Guillermo Ortiz has some very useful advice for Ben Bernanke and the Fed and for Treasury and for the next President. Edmund Phelps of Columbia University was interviewed on Bloomberg today, October 13. He is a recent winner of the Nobel prize in Economics. He also believes capital injection into the banks- like other economist have suggested -is the key to getting the banks to lend. He thinks the auction process and buying up toxic assets is way too complicated and would take way too much time. He thinks keeping homeowners in their homes and reducing foreclosures is critical and thinks Martin Feldstein has some good ideas on this. See the links to Martin Feldstein. What if things still deteriorate? The government may have to nationalize or takeover some of the banks, he says. Gordon Brown has already taken over RBS and HBOS. What are some of the ways to improve things. One is that credit ratings firms he says have become almost oracular. Do they know what can happen in the future he asks. We have to rethink what it means to give a rating he says. And the U.S. financial institutions have to go back to doing what they should be doing in the first place, which is to finance investments in companies and business, and not homes and residential construction. ...
