Is the market in S. Korea reflecting the bursting of the housing bubble in the USA, or is it simply a result of the Roh government's new taxes and rules for real estate such as the capital gains taxes of a shigh as 60% and the restriction on loan size so that monthly payments do not exceed 40% of monthly income. If its the new rules then it must be true that the crisis in the USA must have made the pause from the Roh measures give the market time to reflect. One factor is the oversupply from the building boom especially since the new housing had become increasingly unaffordable to average South Koreans at 100 time average income a 3 bedroom apartment cost $2 million in Seoul. A real estate Professor at Konkuk University estimates that about 1 million units will come onto the market by 2013. 2013 thats because the construction has continued even as sales have come to a near halt. Apartment prices have gone up 3% in 2008 compared to 93% in the last 5 years according to Kookmin Bank. What does this mean for the other Asian markets such as China, India and other Asia. Its not just speculation thats disappearing, but is there a sense that the market for Asian goods in the USA, especially for export powerhouses in Asia such as South Korea, is taking a hit from the credit and housing crisis in the USA. And if thats the case what does this mean for other Asian housing markets in bubble mode, consider this a Early Warning Link. Chinese companies are heavily invesing in the stock markets and many companies get a large part of their earnings from the stock markets. The myth is that the real economy will simply go on like before if the stock market takes a nosedive. This is not true because large and small companies are both playing the stock market and IPO's in a big way. They are using corporate funds to invest in IPO's and stocks to boost their earnings. Morgan Stanley estimates that more than one third of corporate earnings in China come from putting money in stocks. The figures are much higher for some industries. In the health sector this number is 54% including real etate earnings also and in consumer goods sector 65% according to Morgan Stanley. If the markets take a steep downturn then these companies will have to show the losses on their income statements, depressing earnings and pushing their stock prices down even further and more steeply. Japan experienced something similiar in the the eighties. And in one respect the situation is more dismal than in Japan. The financial statements may be even less transparent than the ones in Japan's boom period. And investors lack the expertise to figure out whats behind the financial statements. There is no effort to think deeply about what can happen when a nosedive in stocks hits corporate earnings and these losses create a vicious cycle that sends stocks into a further fall turning into a freefall. A Professor of Accounting at a Business School in Shanghai, head of China research at Morgan Stanley and a governance expert in HongKong all point to the dangers in the situation as it evolves. Most of these bubbles like the housing bubble in the US have a situation which George Soros described recently as it burst after he had kept predicting for years that its going to collapse and finally he got tired of saying that because it continued going up. Its possibly the nature of bubbles that a sharp observer can tell whats going on but the phenomena will continue for quite awhile even when its obvious that something is wrong. Its something to do with human nature and the dynamics of human situations where knowing the danger the person will continue to act the opposite way just because everybody else is playing in a certain way. Money from the mainland is fueling a real estate bbubble in Hong Kong. One 5 bedroom apartment with 6000 square feet sold for 56.5 million dollars or 439 million HK dollars. Hong Kong pegs its currency to the dollar and links interest rates to the dollar, With the money pouring into Hong Kong banks mortgages areavailable for 2.05%, with interest rates going up in the USA this would change making payments much higher. Hong Kong plans to release some of the manufacturing space that it has reserved for developing new industries in new fields and technologies- these are areas used by plants that shifted to China for lowwage labor in the 1990's. In Hong Kong the government owns all the land and leases it to developers for 99 year leases.

The Dutch had their tulip bubbble, the Chinese have their Pu-er tea bubble which has just burst. It was a pure speculative bubble with speculators cornering the market and bidding up the price of tea in Yunnan province on the Burmese border. From 1997 to 2007 the price of these green tea leaves from Yunnan- that make a fermented brew called Pu-er- wentup from $15 to $150 a pound. Actually a group of manipulative buyers drove prices up. Production doubled from 2006 to 2007 to 100,000 tons. Unlike other teas this tea is said to grow better with age and is packed into compressed cakes for transport. Now prices of this tea have collapsed to $3 a pound. Russia had its own experiment with unbridled capitalism, now China is struggling with the effects of the aftermath of its own unbridled capitalism.

This New York Times editorial after the Senate passed a bill in October 2011 calling for action on the misaligned Chinese currency, points to ways a misaligned currrency is damaging for China. It cites the Peterson Institute for International Economics estimate that this is costing China $240 billion a year. This is a result of accumulating huge dollar reserves that have a declining value against the renminbi. Higher import prices lead to higher inflation. And low interest rates on savings, to the point that they are lower than the inflation rate, hurt the vast majority of Chinese and reduce domestic consumption. And perversely this leads to money pouring into speculative uses such as real estate, creating unsustainable bubbles in housing. The Times editorial says China is not generating jobs from this strategy, as the export strategy is relying on use of advanced technology in manufacturing and not creating many jobs. It cites a statistic showing employment has increased by only 1 percent a year from 2004 even with GDP growth above 10%. China is beginning to realize the cost of this strategy, and is planning a shift in its five year economic plan. But this rebalancing has many obstacles. The current system dominated by state run companies, banks, local and federal government, is biassed in favor of the old export led strategy, and experts are pessimistic about the possibilities for change. The Times suggests China may be falling back on the export led strategy as the global economy is slowing. The whole system would have to change after three decades of this kind of development, and would require new leadership and major changes....

The 3000 delegates at the annual China party Congress and premier Li Keqiang showed support for President Jinping as the Congress makes changes to the constitution. The constitution was amended to include a reference to Mr. Xi's political theory, that the Communist Party would lead the country as it implements socialism with Chinese characteristics, creating a new anti-corruption commission that has party oversight of all public servants. As Mr. Jinping, 64 years,  begins his second five year term, to ensure continuity and stability the clause in the constitution that limits a president to 2 five year terms was removed. Wang Chen is the Congress vice chairman and he led the anti-corruption campaign in China that firmed up popular support for Jinping in China. Wang Chen explained that the term limit changes were designed to bring presidential tenures more in line with Mr. Xi's other positions as Party chief and military commission chairman, positions with more power and no formal term limits.  The process is part of government restructuring that puts the Communist Party more in charge of decision-making.   There was some instability under the administration before Jinping and growing corruption had undermined confidence in the Party, just as China's economy was slowing, with a bubble in real estate, high debt to GDP and need to pursue a soft landing for the economy. The present effort say some delegates including the president of Haier Appliance, is an effort that stable economic policies can be pursued to ensure China's future as its society ages, and the need to complete modernization in parts of the country that have not seen the gains seen in the coastal regions. And that corruption does not undermine the party's credibility to lead this change. The huge economic problems China faces, bigger now from a public interest perspective of pensions, social security in the Chinese context for an aging society, bringing the rapid development of the coastal regions to the interior of the country, housing, the high debt to GDP ratio, and need to ensure good economic growth to provide a stable economic foundation, may have led to a sense that a stable political foundation was needed to ensure this takes place. Political stability was affected during the previous Hu Jintao administration with the Bo Xilai episode when the party unity was affected as "some  party cadres and leaders were giddy and feverish on the waves of the market economy" as Jinping put it at Central Party School in 2013. Mr. Jinping grew up amid such tensions as his father a senior party leader went out of favor first with Mao and then with Deng after the Tiananmen protests. This instability in the country that affected economic progress is part of the experience of older Chinese leaders and affected their perception of events from memories of this period. Some of the media coverage on this topic can be misleading, as it is important not to forget that China suffered for 2 centuries in the nineteenth and the twentieth century -with British invasion in the nineteenth century and Japanese invasion in the twenty first century followed by the chaos of the Cultural Revolution before finally finding a way out of poverty and backwardness in the final decade of the twentieth century and the first two decades of the twenty first century.  ...

Questions about whether the emerging market countries are looking ahead at a period of lower growth in the next decade. If the slowdown in 2013 is structural then these countries have to to make changes in economic policies that will help them return to higher rates of growth. If the slowdown is cyclical then this is temporary and emerging market countries will return to higher growth rates. Countries such as Brazil, Mexico and India need to improve infrastructure and educational systems, and invest in research and development to generate more growth. Turkey and India depend on foreign capital, which puts limits to growth, creating a need to boost domestic savings and investment for long term growth. Lower rate of about 7% compared to the 9-10% of the last decade in China are because the wave of investment in construction and infrastructure building through huge state investments is now slowing, says Peter Aslund of the Peterson Institute of International Economics. It is a positive prospect for China, according to Kalpana Kochhar, a deputy director of IMF, because of the asset bubbles developing in real estate. It is seen positively by China's new government as it tackles problems created by a rush to industrialization of widespread pollution of the environment, and lack of balanced development without attention paid to healthcare, worker wages and social security. Stephen Schwartz of BBVA bank, says urbanizaton will drive further gains, especially in India, which has lagged behind the gains made in China and is likely to follow the rapid urbanization seen in China. New elections in India in 2014 are likely to lead to more growth oriented government policies. A pause in the U.S. Federal Reserve's policy of withdrawing economic stimulus gives emerging markets, especially India, and opportunity to come up with new economic policies to restore growth....

Niall Ferguson, a history professor at Harvard, and Moritz Shularick, a economic history professor at the Free University of Berlin, coined the term Chimerica, to describe the Chinese export machine and the American overconsumption right down to negative savings. Now they call it an economic monster that needs to be given a burial. It does little good for America. For America its a 10-10 deal the authors say, 10% growth for China and 10% unemployment int the USA. The mood in the USA is no longer to go on with this arrangement they warn, and ask that the Obama administration take steps to end this arrangement. The USA should ask China to make a 30 % depreciation of the renminbi say Ferguson and Schularick. Krugman makes a similiar point and warns of dire consequences in aworld out of balance on the same page of the NYT, see the link. Ferguson and Schularick point out that unlike China, both Germany and Japan let their currencies appreciate by 60% for Germany and 50% in Japan, at a similiar period in their country's development. China's renmibi is pegged at 6.83 renminbi to the dollar, and China's government used $300 billion in reserves to keep the renminbi from appreciating this year. Throughout the 1980's and 1990's it was pegged at around 8.28 renminbi to the dollar. For the USA this has been very costly, with a distortion in the global cost of capital significantly reducing long term interest rates, and helping create the real estate bubble in the US. They point out that with Japan and Germany dollar reserves increased roughly in line with growth of American GDP at about 1% and stable before moving slighltly higher in the 1970's. By contrast China's reserves have grown from about 1% of Ameica's GDP in 2000 or $165 billion to 5% in 2005 and 10% in 2008 and headed for 12% in 2009 end. This is simply unsustainable any longer; carrying on any longer risks China losing the very basis of its economic success which is the open global trading system....

Renewed warnings about the bubble in housing prices in China. Earlier warnings came from Krugman, Lardy, John Taylor. This one comes from Nomura economists Zhiwei Zhang and Wendy Chen. Could the government's action to curb rising housing prices not be adequate leading to a financial crisis as early as 2014, is the question posed by Zhang and Chen. They cite the rise of housing prices by 84% from 2001 to 2006, before the financial crisis of 2008 in the U.S., using the Case-Shiller housing price index. One problem- the government statistics may have underestimated the extent of the bubble. China's official index shows housing prices rising 113% in major cities from 2004 to 2012. Zhang and Chen say this is much smaller than the actual rise because it includes older, lower quality housing property. They cite an academic paper that adjusts for this and finds prices jumping by 250% in the period 2004 to 2009. Another problem is that China's housing prices growth slows after government action but then resumes the growth, leaving the risk exposure at the high level as before. Because the local governments are tied up in the housing bubble the problem would hit the banking system. About 14.1% of the outstanding bank loans are to local government financing vehicles, and 6.2% to property developers, according to Nomura economists. The declining potential growth rate in China means there is less room for bad loans to be absorbed by hyper growth levels than in the past. Errors in policy can magnify the risk including loosening monetary policy and exacerbating the bubble at the wrong time. In the absence of errors the risks still remain requiring the sale of public assets to bail out local governments and banks. The argument made by Krugman and other economists has been that China is not immune to the risks of a housing bubble going bad, in any way less than Sweden, the U.S., Spain and other countries, requiring bailouts of banks....

Pearlstein points to the need for the structural changes in the U.S., Europe and China to address the serious imbalances that are at the root of the problem. This process will be painful and mean a short term drag on the economy even if the right actions are taken. The process of unwinding the imbalances will take time. Lower growth in China will be good for the bubble in real estate markets and the reduction in the trade surplus, even though this will reduce imports of European and U.S. machinery. Higher savings in the U.S. and reduction of consumer debt will slow retail sales but this is healthy for longer term growth. The same is true for savings in deficit reduction that will result in more layoffs at the local level. The government needs to have similiar action take place at the banks to end their "extend and pretend" practices and finally write off bad loans in residential and commercial real estate. There is no easy way out, no solutions that can be made without a sharing of the pain. Policy makers around the world have tried to look for painless solutions for years and this may be the end of the road. There is some action that the governments and central banks can take. Pearlstein suggests that the European Central Bank buy up some of the sovereign bonds being dumped on the market even if it means printing money. The Fed, the Bank of Japan and the central bank of China can also swap some of the Treasuries they own for European sovereign bonds. This would give time for the EU leaders to give the European Financial Stability Facility the resources and powers to replace the sovereign bonds with more reliable European bonds. The Fed can take this opportunity to sell some of its huge pile of Treasury bills into the market so that it has more room for action in future years. The U.S. government can move up the spending for infrastructure in years 8, 9, and 10 to the next 2-3 years to give some support to the economy as these changes take place. The spending decisions should be left to an independent Infrastructure Bank. Huaxi, Jiangsu province, a few hours car ride northwest of Shanghai, is a village of 2000 residents. It has built a 74 story skyscraper, with a concert hall and a revolving restaurant. The village residents have joint ownership through Jiangsu Huaxi Corporation with the companies 2009 report claiming it has investments in businesses that return 50 billion renminbi or $7.7 billion in income. About 25,000 workers, mostly migrant workers, are said to be employed by the village. These workers work and live in an area outside the village. The whole story appears to be more that a bit bizarre. There is no other information on where this money is coming from and who is managing it. If anything this kind of story suggests how inflated and bizarre the property market in China has become. Even the word bubble may be understating what is happening. A massive misallocation of capital is taking place with the lack of transparency and corruption making this possible, which will very likely affect long term development....

New restrictions were placed on housing buyers in Beijing and Shanghai, in an effort to cool housing prices. Beijing municipal government now allows unmarried persons to buy only one home, increases the minimum down payment on a second home, and puts a 20% capital gains tax on sellers of homes. In Shanghai a similiar tax was placed. The tax replaces a 1-2% tax on housing sales. A government survey shows housing prices up 3.1% in Feb 2013. The central government is preparing a national property registration system by the end of 2014. This will make it possible to place annual taxes on residential property.
