The unemployment rate drops to 7.8% from 8.1% in September according to the Labor Dept. The decline partly comes from people taking part time jobs because they are unable to find full time work. The establishment survey shows 104,000 jobs added in the private sector in September, and revises the figures for July and August to show 86,000 additional jobs created. Of the 104,000 jobs added, jobs increased in health care and transportation. Government added 10,000 jobs. Manufacturing jobs declined by 16,000, a cause for concern. A more accurate measure of unemployment is the underutilization of labor called U-6 by experts, this includes part time workers who would prefer to work full time- this has remained at 14.7% for Sept. 2012. The overall picture is that the job market remains sluggish. Because Labor Department numbers are prone to revision this could change in coming months. The slowing economy in China with the new stimulus in China coming in at one eighth the size of the old stimulus (1 trillion yuan over 4 years compared to 4 trillion yuan over 2 years 2009-2010) because of inflation concerns and risks of aggravating a property bubble, and the declining growth in the eurozone- France with zero growth in 2013 and Germany at 0.9%, Italy and Spain declining growth- means the prospects for U.S. economic growth will be lower in 2013. U.S. GDP growth was 1.3% in the second quarter according to the Commerce Department, and Macroeconomic Advisors predicts GDP growth of 1.5% in the third quarter in downward revisions. ...

Efforts being made to convince the Spanish government of Mariano Rajoy to accept IMF aid to recapitalize its banks. The IMF released information showing Spanish banks would need to raise at least 37 billion euros or $46 billion to prevent a worsening of the banking crisis. The report was released before the meeting of EU finance ministers on June 9-10 to persuade the Spanish government to accept IMF aid. The eurozone bailout fund was given powers in 2011 to make loans to governments for the purpose of recapitalizing banks, with conditions and terms set for the financial sector not for the government's spending plans. According to people aware of the discussions taking place in the European Commission and the IMF, one option is to have the European Banking Authority and not the IMF oversee the program. This avoids the usual stigma of accepting aid coming from the IMF with strict conditions attached including restrictions on the government's fiscal plans.

Eurozone finance ministers meeting in Brussels give Spain one more year to meet deficit targets because of a slumping economy and lower tax receipts after raising taxes. Spain now has till 2014 instead of 2013 to meet the EU's 3% deficit target. Spain can now run a deficit of 6.3% in 2012, down from 8.9% in 2011, without risking EU penalties. The 2013 deficit target is 4.5% of GDP and the 2014 target is 2.8%. Spain can also have $30 billion by the end of July in the event that a Spanish bank needs to be recapitalized quickly.

Sheila Bair says she fears the next crisis will start in Washington. Bair points to the need for urgent action along the lines recommended by the Bowles-Simpson Deficit Commission. Areas identified by Bowles-Simpson should be tackled as early as possible, she says - tax subsidies for housing and health care that lead to misallocation of resources, defense spending, special-interest provisions. She points out that the increase in the deficit is a result of the unwillingness of governments over the last two decades to make the hard choices necessary to control the structural deficit. Total federal debt doubled in the last 7 years, to almost $14 trillion, or about $100,000 for every American household. Bair, as Chairman of the FDIC, played a critical role in the efforts to control the US financial crisis of 2008-2009. Relentless federal borrowing she says, undermines the confidence private investors have in US government obligations. The cost for bond investors and others to purchase insurance against a default by the US governmet went up from 2 basis points in January 2007 to 100 basis points in early 2009, and is now at 41 basis points. With 70% of US Treasury obligations held by private investors scheduled to mature in 5 years, a decline in investor confidence would lead to higher government and private borrowing costs. She writes this just as the debt crisis in Ireland is taking place, following the one in Greece, and contagion to Portugal and Spain is feared. Bair fears a similar loss of confidence in US public debt. High and volatile interest rates could lead to losses for financial institutions holding Treasury debt and raise funding costs for depository institutions....

Pearlstein points to the need for the structural changes in the U.S., Europe and China to address the serious imbalances that are at the root of the problem. This process will be painful and mean a short term drag on the economy even if the right actions are taken. The process of unwinding the imbalances will take time. Lower growth in China will be good for the bubble in real estate markets and the reduction in the trade surplus, even though this will reduce imports of European and U.S. machinery. Higher savings in the U.S. and reduction of consumer debt will slow retail sales but this is healthy for longer term growth. The same is true for savings in deficit reduction that will result in more layoffs at the local level. The government needs to have similiar action take place at the banks to end their "extend and pretend" practices and finally write off bad loans in residential and commercial real estate. There is no easy way out, no solutions that can be made without a sharing of the pain. Policy makers around the world have tried to look for painless solutions for years and this may be the end of the road. There is some action that the governments and central banks can take. Pearlstein suggests that the European Central Bank buy up some of the sovereign bonds being dumped on the market even if it means printing money. The Fed, the Bank of Japan and the central bank of China can also swap some of the Treasuries they own for European sovereign bonds. This would give time for the EU leaders to give the European Financial Stability Facility the resources and powers to replace the sovereign bonds with more reliable European bonds. The Fed can take this opportunity to sell some of its huge pile of Treasury bills into the market so that it has more room for action in future years. The U.S. government can move up the spending for infrastructure in years 8, 9, and 10 to the next 2-3 years to give some support to the economy as these changes take place. The spending decisions should be left to an independent Infrastructure Bank. Government data show that the German GDP declined by 0.5% in the thrid quarter after declining 0.4% in the second quarter. IMF predicts GDP decline of 0.8% in 2009. Germany's recession look like the worst in Europe except for the UK which has many of the same problems as the US economy. Germany's housing market has seen prices grow by almost zero in the last 10 years and German consumers are not in debt so Germany felt fairly immune to the troubles facing the US and the UK and Spain. But Germany is a big exporter and it has become more dependent on exports in the last 10 years. Exports account for 41% of GDP and CHina sucked up alot of machinery exports from Germany and China is in the midst of a drastic slowdown. In fact for the first time China is seeing a decline in monthly electricity output. And China's GDP growth rate may go from 12% to the range of somewhere around 6% in 2009, considering that Chinese export factories are closing down as the USA its main export market is seeing a rapid slowdown. Its already reached 9% and the slowdown is just beginning as the US market is also at the beginning of its slowdown. As the US market declines further in 2009 China's export factories will face a further decline in orders. Comparing the US at 10%, Japan at 20% and Germany at 41% of GDP one can see how heavily dependent the Germans have become on exports, especially with Asia's booming economies sucking up German exports. New orders for German goods declined by 18% from their peak in November 2007. And this is just the beginnning. So German unemployment is expected to increase. Its true that German banks invested heavily in mortgage related securities and other risky assets abroad, and the international financial crisis has led to a bailout fund of 500 billion euros setup by the German government. But Bundesbank figures show that what is causing the drastic contraction is the drop in investment spending as loan demand has dropped. ...

Concerns that the austerity cuts announced by Spanish prime minister Zapatero may not address the deeper causes of the financial crisis in Europe- taking on too much debt, government spending and the imbalances in the global economy. And the concern on the other side that even these small cuts and eventual larger cuts can squeeze domestic demand in countries with severe recession, weaken the tax base, test social cohesion, and dampen the prospects for recovery. Zapatero announced a 5% pay cut for public sector employees this year and a freeze for next year, cancelling index-linked pension increases, and cancelling a baby bonus tax break of 2500 euros, cutting back regional spending budgets, and postponement of infrastructure projects, all adding up to $15 billion in savings. This is intended to reduce the budget deficit to 6% of GDP from 11.2% in 2009. With Spain's unemployment at 20%, and the construction sector stalled, pain will be felt. Spain's large informal economy tied to tourism helps in this situation. Trade union Comisiones Obreras gave a muted response about a general strike saying that "it is the last thing this country needs at a time like this," after meetings with Zapatero. ...

Growing the banking business right into the 2008 financial crisis - with the effects of the crisis playing out over the next decade- is one decision GE CEO Immelt has described as one he didn't do right. Moves in 2014 and 2015 were designed to focus GE on areas of its historic strengths. GE plans to sell $26.5 billion of office buildings and commercial real estate debt to Blackstone Group and Wells Fargo. This is after moves to spin off the private label credit cards and retail finance business as a separate company called Synchrony Financial. Most of GE Capital's $500 billion business will be sold off or spun off in 2015-2016, except for aircraft leasing and financing for energy and health care, which are related businesses. GE shares were up to $28.38, up 10%, in trading on April 9, 2015. GE Capital's shares were down to $6 in the 2008 financial crisis requiring an injection of government funds. Immelt's 13 years as CEO would end on a positive note with this move, as the role of GE Capital in contributing to the crisis is considered a blemish on his record....

Moody's downgrades the credit ratings of 26 Italian banks in May 2012. Italy's largest retail bank Intesa Sanpaolo SpA, showed net profit of 804 million euros, up 22% from the prior year. Of this 183 million euros was from capital gains made using the ECB low cost loans under special ECB financing to buy government debt. The ECB financing was through the Long Term Refinancing Operation launched by the ECB in December 2011, which benefitted Italian and Spanish banks.

Former finance minister, Rodrigo Rato, resigns as executive chairman of Spain's Bankia bank. Spain's Bankia bank is believed to be one of the banks mentioned by the IMF that will need government help to address 32 billion euros in bad loans. Bankia bank is the result of consolidation in 2010 of seven of Spain's Cajas savings banks in a government led restructuring. Bankia is expected to get 7-10 billion euros from the government in the form of convertible bonds. The government gave $4.5 billion to Bankia to absorb some of the losses in 2010. Bankia made an IPO offering in 2011 in 3.3 billion euro listing. Since then the shares have lost one third of the value. Experts are uncertain about the extent to which this will restore confidence.

The annual assumed rate of investment return is widely overestimated in the largest U.S. public pension systems. 59 of the largest pension systems use 8% return, 17 use 8.25%, 12 use 8.50%, and 32 use between 7.5 and 7.75%, according to the National Association of State Retirement Administrators. This is unrealistic in today's financial markets and overstates the extent to which the pension funds are funded. Calpers, California Public Employees Retirement System, is one of the largest pension systems that uses 7.75% assumed investment return. The Board of the $227 billion pension fund decided to retain the 7.75% return, against the advice of the fund's actuary, at a recent meeting. Calpers actuary had recommended a modest drop to 7.5%. The rate is used as a discount rate to calculate the present value of benefits owed to retirees in the future. The lower the discount rate the higher the pension fund's liabilities, probably requiring a higher contribution by local governments. Corporations use the interest rate on highly rated corporate bonds yielding about 6%, as their pension funds discount rate. An expert at Northwestern University suggests the use of a discount rate based on Treasury yields, which is now 4% for long term bonds. Even the modest drop to 7.5% would increase the amount local governments in California would be required to give the state pension fund by 1.5% to 3% of their payroll in many cases according to Calpers. The budget pain is the reason why state pension funds are sticking with unrealistic past returns....
