France pushed hard for setting up the banking supervisory authority by Jan 2013. German chancellor Merkel facing elections in Sept. 2013 pushed for a longer time frame into 2013. Setting up the banking supervision, a basic part of the new eurozone financial architecture, would clear the way for direct aid to Spanish banks. A major problem for President Hollande of France in the 2014 budget is how to handle the deficits in the country's Social Security System. Over the years the deficits were transferred to a vehicle called the Cades, which is approaching its legal ceiling of 270 billion euros. The vehicle was originally set up in 1996 with the idea of separating past deficits, so that the state could balance its budget every year for the Social Security System, which covers health care, pension and family allowances. Previous governments have for the most part bypassed this and added new deficits to Cades instead of making cuts in spending. The Hollande administration says it is controlling health care expenses and increasing pension contributions as a way to bring the deficits under control. It will not assess a special tax for the deficit in Social Security in 2014, as new taxes are highly unpopular. Cades lifetime has been extended twice, first in 1997 to 2014, and during the 2009 financial crisis to 2025. In 2010 following the crisis, Cades chairman, Ract Madoux says, the short term borrowing had reached 60 billion euros. It is down to 30 billion euros, which he still considers too high....

Italy's major problem is lack of growth, with growth averaging 0.3% in 2001-2010 compared to 1.1% for the eurozone area. In the 1st quarter of 2011 growth was only 0.1%. Italian bonds yield two percentage points above the yield on German bunds. With growth at the present level, Italy's would see an increase in debt to GDP ratios, according to Barclays Capital. Debt to GDP is currently at 119%.

Questions are being raised about the lack of fairness in the cuts imposed in Greece - and the IMF acknowledges this- where the minimum wage was cut by 22%, but the most highly paid civil servants had their salaries cut by 10%. Germany's finance minister Wolfgang Schauble told the German daily newspaper Der Tagesspiegel: "I really feel for the people of Greece. The vast majority now hard-hit by reform and austerity measures... can do nothing about the backup in reforms, the loss of competitiveness and the unproductive use of funds in the past." In Greece there is a separate wage scale for the highly paid public sector employees such as doctors, diplomats, professors, and uniformed personnel in the military and police. This is different from what the ministry bureaucrats, hospital support staff and local government administrators get paid. This group took only a 10% cut, even though it makes up one third of the payroll according to IMF and EU estimates. The cuts to the minimum wage were made to improve Greece's competitiveness and because in Greece during the last decade wages went up much higher compared to Germany. Brian Carney pointed out in a Journal article Feb. 14, 2012, that nominal private sector labor costs went up by 62% in Greece from 2000-2008 compared to 15% in Germany. Showing the nature of the fight to make the cuts more equitable, is the resistance to the IMF-EU insistence on cuts to the highest pensions which amounted to $178 million. In the end prime minister Papademos said the monthly pension of $1975 was reduced by $32 or 1.6%. The lack of fairness creates more uncertainty about the cuts as elections are expected in April, only 7-8 weeks from now, and fears that this may not hold when a new government is elected. For this reason the IMF-EU officials are considering putting the $170 billion bailout money in an escrow account....

The IMF in April 2012 said Spain may have moved too aggressively with austerity measures. The IMF said: The new deficit target in Spain "could have accomodated more fully the impact of the weak growth outlook." This supports the Spanish government's view that it has to balance controlling spending measures and redctions in spending with considerations that take into account the weakness of the economy and high unemployment. One of the important considerations is that the private sector and banks faced with losses in the housing bubble are not likely to generate growth at this time, leaving growth dependent on government spending; which if cut too quickly could lead to declining GDP and even lower tax revenues with higher deficits. The government of prime minister Rajoy is faced with the difficult task of creating credibility in financial markets about controlling years of spending by regional governments during the housing boom, and at the same time applying prudence in not taking steps that would hurt the economy at a delicate time....

A behind the scenes account of the chain of events after the meeting of French President Sarkozy and German Chancellor Merkel at the seaside resort of Deauville, France, on October 18, 2010. Based on interviews with EU officials this account shows how these events are leading to closer union of the 16 nations of the European Union. At the seaside meeting Sarkozy met privately with Merkel. Merkel offered to take back the German demand for automatic penalties for nations failing debt guidelines. She insisted that bondholders should bear losses if a member nation of the EU defaults. The French president agreed to accept the German condition knowing that Germany was reluctant to support the bailout fund beyond 2013, and German public opinion was souring on the bailout. The European Central Bank president, Trichet, was furious that the two leaders were undercutting his efforts to create confidence in the euro. Trichet told Sarkozy, he must not understand how serious the situation was. Sarkozy told Trichet, "you must be talking to the bankers," "we are responsible to the citizens." Weeks of negotiating between the ECB and the Irish government followed, leading to the bailout of Ireland. The contagion effects on Portugal and Spain created more tensions for the euro. Merkel softened the German position and the EU leaders meeting in December 2010 moved in the direction of a closer union. Bondholders would still take losses but only if one of the EU member states were to become insolvent. And after months of discussion and debate the EU leaders realized that the only way forward for the European experiment was to build a closer financial union. Germany's future, Merkel told the German parliament, was in Europe....

Moritz Kramer, a managing director at S&P, says Spain, Italy, France and Portugal cannot depend on austerity measures and cuts in spending alone to resolve the eurozone crisis. This is only one aspect of the problem facing the countries in southern Europe. The major reason for the problem is the lack of competitiveness in their economies. Nobel winner Stiglitz also points this out and adds that its important to note that the human and natural resources of Europe are the same and the potential just as good today as before the eurozone financial crisis. He says southern Europe has failed to utilize its human and capital resources and improve its technologies in ways that would make it more competitive with Asian countries. Experts point to the decade it took Germany to address problems created by inflexible labor markets, wage competitiveness, and investments in technology and human resources to get to where it is today.

Polls by Renato Mannheimer show popular support for the People of Freedom party of Mr. Berlusconi, which won 37% of the vote in 2008, is now down to 17% This comes after a series of corruption scandals. The most recent involves embezzlement of 1.7 million dollars by a politician from the Rome-Lazio regional government. New parties are being formed which are drawing increasing support. The Five Star Movement of Beppe Grillo, a former comedian, which opposes being in the eurozone and calls it a "noose" for Italy shows 18% support, according to a poll by the SWG agency. In that poll the Italy of Values party had 6% support, and the Left Ecology party 6%. Mannheimer says only one third of Italian voters are now in favor of the large established parties, indicating a big change is underway in Italian politics. The new parties are also critical of prime minister Monti's policies. This happens just as political and business leaders in Italy are calling for Monti to run for office to continue policy changes he has made to improve Italy's competitiveness and lead to economic recovery. Monti, a former EU Commissioner, was appointed as prime minister after pressure from German chancellor Merkel and the EU led to a loss of parliamentary support for Mr Berlusconi with key members of his own party defecting. After passing legislation for changes to Italian labor laws and making other shanges to improve Italy's competitiveness since taking office in November 2011, Monti is now seen in Italy, and outside Italy in EU circles, as the only person who can lead Italy out of the economic crisis; even though his reforms and austerity measures have not proved popular....

Banks in the UK are considering giving investment bankers allowances to make up for lower bonuses mandated by new EU rules. This is one of the mechanisms banks are considering to be able to pay competitively. EU rules do not limit total compensation making it possible to shift pay given earlier as bonuses to the new 'allowance' category. For instance a 1.8 million euro bonus might be dropped to 1 million euros and 800,000 euros given as an allowance. Such an arrangement means banks can adjust the allowance as markets and regulations change. Increasing fixed salary would mean effects such as higher pension costs. Most of the 35,000 higher level banking employees to which the EU rules apply work in London, England. The UK Prudential Regulation Authority has come out against the EU bonus rule and the UK has taken this up in a legal challenge at the European Court of Justice. U.S. and Asian banks are deferring parts of bonuses and paying in a mix of shares and cash.

Deocuments from the weekly cabinet meeting show the new budget in France will increase revenues from household income taxes by 23%, and business taxes by 30%. The top marginal income tax rate goes up to 45% from 41%. Limiting a deduction for financial charges for company's taxable income brings in $4 billion in 2013, according to the finance ministry. The goal is to cut the budget deficit to 3% of GDP in 2013 from 4.5% in 2012. The finance ministry has assumed higher borrowing rates for future years- 2.9% on 10 year debt for 2013, up to 3.65% in 2015, and is not relying on the low rate of 2.18% on 10 year government bonds as reported by Trade Web Sept 28, 2012. The overall tax burden will be 46.3% in 2013, and 46.7% in 2015. French debt is at 91% of GDP for the 2nd quarter 2012, expected to be 91.3% in 2013 and falling to 82.9% in 2015. Prime minister Ayrault emphasized- "If we don't put a stop to this, taxpayer money will keep paying for debt reimbursement." Swift anticipatory action and unified government-business-labor posture under a favorable borrowing environment characterizes the approach for Britain and France in 2011-2012, compared to the situation in Spain where government action has been slow, not tough enough in cleaning up the banks, fallen behind in anticipating events and the government-business-labor unified posture has cracked under the strain. As a result under an unfavorable borrowing environment money raised from austerity type tax increases now goes to paying for debt reimbursement in Spain, leading to a situation in which debt and deficit reduction targets just get harder to achieve. A looming drop in credit ratings to junk status for Spain only makes the situation harder to overcome. ...

The loan-to-deposit ratios on average for European banks of over 110% are much higher than the average in the U.S. of about 78%, according to analysts. The loan-to-deposit ratios for Spanish and Italian banks are much higher, with 160% for Bankia. If Spain leaves the eurozone and places a moratorium on loan payments the Greek loans on the books of France's banks in Greece would be in default, especially Credit Agricole. The French banks would suffer an estimated loss of 20 billion euros, and German banks 4.5 billion euros. German banks have been more aggressive in reducing their loan protfolios at risk than French banks during 2010-2012, hence their smaller exposure.

Jens Weidmann becomes the new president of the German central bank, taking over from Axel Weber. Weber was critical of the ECB's bond buying program for Greece and other countries facing a deficit crisis, to which he alluded when he said at the handover ceremony- "at times we struggled with one another in light of difficult and far reaching decisions- not over the common goal, but how to reach it." Weidmann was an advisor to Chancellor Merkel. He is a student of Weber and the youngest President of the Bundesbank. European banks have been slow to get rid of risky assets such as collateralized debt obligations, subprime mortgages and other risky assets after the 2007 financial crisis. As a result sixteen top European banks hold 386 billion euros of suspect credit-market and real estate assets, according to Credit Suisse analysts. The Royal Bank of Scotland has 79.6 billion of assets dating from the 2007 financial crisis. Over the three year period since the 2008 financial crisis, the top three U.S. banks shed 80% of this type of risky assets, compared to 50% for European banks. The four largest British banks have reduced these risky assets by more than 50%, and four French banks have reduced these assets by only 30%. At 29 billion euros, French bank Credit Agricole had the largest amount of such risky assets among the leading French banks. This adds to the difficulties facing French banks which also have large amount of loans to customers in Greece and Greece's sovereign bonds. Deutsche Bank has 20.2 billion euros in commercial mortgages and whole loans and 2.9 billion euros in U.S. residential assets including subprime loans. Mediobanca analysts estimate that Deutsche Bank's exposure to such assets is more than 150% of its tangible equity....

ECB President Mario Draghi stated in his first speech to bankers and policy makers in Frankfurt that governments in Italy, Spain and other eurozone countries need to take stronger action and stop delaying. He said: "Where is the implementation of these long-standing decisions. We should not be waiting any longer." Jens Weidmann, president of the Bundesbank stated Germany's view: "The economic costs of any form of monetary financing of public debts and deficits outweigh its benefits so clearly that it will not help to stabilize the current situation." The ECB continues to maintain limited purchases of Italian and Spanish bonds, leading to a small easing of bond yields, but has ruled out large scale purchases. ECB officials fear that taking the heat off politicians in Italy and other eurozone countries through large scale bond purchases will only lead to a lack of action on irresponsible fiscal policies. Meanwhile the debate in Germany continues with the mass circulation tabloid Bild saying calls for the ECB to act were "hysteria." The conservative leaning newspaper Die Welt says Merkel could still change her mind. Die Welt pointed out that Germans remember the hyperinflation of the 1920's as what can result from printing money to buy government issued bonds, but forget the period in the early 1930's under Chancellor Heinrich Bruning, another deeply troubling period, when deep austerity led to mass unemployment and a prolonged depression....

The basic architecture to support the euro currency is being proposed in a seven page report prepared by presidents of the EU Council, the ECB, the EC and the Eurogroup. This includes deposit insurance to protect against a run on banks, a European bank supervisor with possibly the ECB in that role, and the European Financial Stability Facility, the eurozone rescue fund, acting as a backup if deposit and resolution funds need support. Currently the European Banking Authority setup after the 2008 crisis works with central banks of the individual countries to regulate the banks. In contrast to sanctions imposed for overspending under prior EU agreements the report says new powers would be transferred to a European Authority on the fiscal side so that overspending can be controlled at the European level and budget deficits are set at the European level.
