Former Fed chairman sees the "resolution agency" as a key feature of new financial reform legislation in Congress. This agency would have the power to takeover a large troubled financial institution. It would have the authority to quickly shut it down and this would make it less likely for large financial institutions to take risks knowing the federal government would rescue them.

Simon Johnson and Peter Boone say not taking forceful action with the large banks- taking them through bankruptcy and restructuring procedures as advocated by senior Federal Reserve officials like Peter Hoenig- will only lead to irreversible damage. The current Geithner-Summers policy being followed by the Obama administration is simply to hope that by fiscal stimulus and economic recovery the banks may be brought to sustained profits and be able to muddle through their financial problems. This Johnson argues is not likely to happen and the cost will be higher debt levels for America, irreversible damage as America faces low debt and financially stronger countries in Asia and sees its position in the world weaken. Gretchen Morgenson cites two views on the newly approved Volcker Rule in December 2013. Prof. Richard Sylla of New York University sees the rule as going part way in the direction of the Glass-Steagall Act, which gave the financial markets five or six decades of financial stability. Just the fact that the rule is on the books should give the bank officers pause before engaging in questionable financial activities, is his view. Prof. David Skeel of the University of Pennsylvania Law School, believes only aggressive enforcement can make the law work because of the way it is written. He says regulators have fallen short in enforcement in the past and have not been held accountable. Only by making regulators accountable, including penalties for regulators failing to do their job, would this work says Skeel. By not imposing penalties for regulatory failures in the last crisis there is more likelihood for this sort of behaviour to continue. Instead the same regulators are now given greater powers after an earlier failure. Considering the Skeel view, the importance of the attestation- that is now required from bank senior executives that the Volcker Rule's provisions are being followed- take on an important role in ensuring enforcement. This also coincides with Mr. Volcker's view that the bank officers should have to take on the responsibility for making sure that they are doing it the right way....

Areas in the "too big to fail" part of Dodd-Frank U.S. financial reform legislation where work remains to be done to prevent a future crisis include: the creation of living wills by the largest banks so that they can be dismantled in an orderly fashion, and the designation of which banks are systemic risks by the Financial Oversight Stability Council. The FDIC and the Federal Reserve have yet to finalize the rules for creating "living wills" for large banks. The rules are expected to be finalized by fall 2011. The FOSC is working on the designations and what criteria to use for selecting the non-bank firms that pose systemic risks. Progress has been made at the FDIC by finishing several rules for implementing a new system to wind down a large failing bank. The FDIC is hiring staff for a new office that focusses specifically on large complex financial firms. Fed Governor Daniel Tarullo has led the effort for higher capital reserve requirements for U.S. banks, requirements that would be closer to 14% for capital reserves. In an editorial on June 16, 2011, the Wall Street Journal said that if the Federal Reserve is serious about controlling systemic risk then it should support capital reserve requirements of 14%....

U.S. Federal Reserve governor Daniel Tarullo tells the Council on Foreign Relations that so much remains to be done four years after the financial crisis. The law firm of Davis Polk says 67 percent of deadlines were missed for new rules required to be set in place by the Dodd-Frank legislation, including the Volcker Rule. Tarullo said: "It is sobering to recognize that more than four years after the failure of Bear Stearns began the acute phase of the financial crisis, so much remains to be done." Tarullo fears that crucial momentum may be lost because of the long delays stemming from resistance by the banks. Tarullo met with bank CEO's in April 2012. Banks have protested that Fed stress tests have not revealed the parameters for the testing. Tarullo's response given at a recent Fed conference in Chicago were that this would let banks game the exercize by running the Federal Reserve model and not improving risk management and capital planning, making this a mechanical compliance exercize. Banks have particularly opposed a requirement that limits the risk in business between two banks to 10% of their credit risk....

Mark Landler of the NYT intervews Ben Bernanke at his office overlooking the Washington Mall, and Secretary Paulson in his Treasury office. Both men look back at events that led to Chinese savings financing excessive American consumption, and currency and other policies on both sides perpetuating the dependence of America on lowpriced Chinese products, and of China on the American export market. Now that this export market is collapsing it presents China with serious problems with unemployment in the export sector, and pesents America with the hangover from a consumption binge that now must be paid for with years of low or negative growth. Could this have been foreseen and if foreseen could things either have been mitigated or prevented. In March 2005, Prof. Bernanke at Princeton was not at the Fed (his Fed job started in 2006), and cautioned about the imbalances presented by Chinese savings finacing American consumption. But Bernanke saw this as a market phenomenon that would take years, even a decade to work itself out in a global economy. He said "for now, we have little choice except to be patient." The prevailing opinion among Greenspan, Bernanke and others was that the global economy worked in ways that were ultimately benign and regulation was not a good thing. After all the situation benefitted American consumers and kept inflation low while also providing China as an additional engine for global economic growth. The American economy it was believed was large and resilient, and it would not be adversely affected in the long run by such a large dependence on foreign savings. Only the positive effects were visible and the adverse effects were simply talked away as not serious for now. Zoellick, who was deputy secretary of state says that successful models are very hard to change, and Paulson says that without some kind of crisis its hard to get changes made once asituation gets entrenched. For China efforts to strengthen the currency that would slow exports and improve internal consumption were stymied by a reluctance to disturb the status quo, and Americans were lulled into complacency as years of low priced imports provided the best of both worlds, high growth and low inflation. ...

Moody's revenue model before the early 1970's was based on charging for Moody's publications. This changed in the early 1970's when Moody's and other ratings agencies began charging for opinions. And in 1975 the SEC secured the ratings agencies positions by allowing banks to base their capital requirements on the ratings of securities they held. Before the early 1970's Moody's in the words of Thomas McGuire , a former director of corporate development who left in 1996, acted like a watchdog that regarded the financial markets as its turf and barked and growled when anybody it did'nt know came near it. And its founder Moody, took his mission seriously which gave the company its stern reputation as a safeguarder of the public's interest in the integrity and character of dealings in securities. McGuire was never happy with the change made by the SEC which relied on ratings as a form of regulation, because the ratings agencies would be able to sell ratings even if they failed investors and the public interest. He even states in a speech to the SEC in 1995, that the government regulators are inadvertently putting the ratings people in an improper position because they were ordinary people with ordinary motivations, and the government regulators would have to share accountability for any scandals that result when it let these ordinary people subject to the same pressures for profit and gain assume some regulatory duties. The rest of the story is one in which just such an ordinary person with pecuniary motives turned up in the form of John Rutherford Jr., who became CEO of Moody's in 1998, and focussed the entire company on profit in a way that it had never done before, even expecting each Moody's analyst to produce at least $1 million in revenue each year. In a business with its serious watchdog role that was never intended to be meant to be a purely profit business, but a private business run for profit but not for maximinzing profit, with the singular motive of its management in safeguarding fiercely its independence and integrity as its raison-de-etre. ...

James Pressley reviews Simon Johnson and James Kwak's new book - "13 Bankers: The Wall Street Takeover and the Next Financial Meltdown. " He suggests reading the first and last chapter for what the authors recommend, limiting banks to no more than 4% of GDP in assets or $570 billion maximum, and investment banks to 2% of GDP or $285 billion. Pressley agrees that incremental steps are not going to change the situation. And the authors have thought this thing through, with Simon Johnson, a former chief economist at the IMF and writer of the Economix columns in the New York Times on the current crisis in Greece, Portugal and Spain. Some of their analysis on that crisis has been borne out by developments, as Greece lurched towards default with the slow response of Germany enlarging the dimensions of the crisis, and requiring a larger bailout for Greece of $160 billion in late April.

This would cover the cost banks impose on taxpayers when they are bailed out. U.S. Federal Reserve chairman Yellen launches a sweeping review of practices for supervision of large banks in Nov. 2014. The review is designed to check "whether there are adequate methods for decisionmakers to obtain all necessary information to make supervisory assessments and determinations," and whether channels exist for decision makers to take into account divergent views when important issues arise. This is in response to questions about how the culture at the New York Federal Reserve may have stifled differing opinions on how banks should be supervised and what is proper information sharing between regulators and banks.

Dilution of the Volcker Rule by defining "hedging" as covering bank risk on a "portfolio basis," "including aggregate risk of one or more trading desks." The new wording is in a 174 page draft proposal for the rule released by regulatory agencies. The Federal Reserve, the FDIC, the CFTC, the SEC, and the Treasury Department are putting together the final wording. This opens the door for banks to engage in proprietary trading on their own account. Experts say this makes it possible for financial firms to make all kinds of bets on the market, by defining the risk of its portfolio broadly, such as a U.S. recession. Additional changes are the deleting of the requirement that chief executives pledge their firms are not engaging in proprietary trading. Another change that is being debated is whether to require banks to report all trading to a single repository so that regulators can see if there is systemic risk. The result of this would be a watering down of the original Volcker Rule provision in the Dodd-Frank legislation, that banned proprietary trading after the 2008 financial collapse on Wall Street....

Mr Iksil, a trader in Chase's CIO London office made such massive bullish bets on CDX-IG-9 index of 121 companies by selling credit default swaps, to the point where it cost less for protection on the index than for the individual components of the index. This worked in Jan-Feb 2012 with hedge funds on the other side having paper losses. In subsequent months hedge funds realized that Iksil would have to unwind some of these bets to avoid large losses. As a trader at Bank of America put it in a memo, at that point "Fast money smelled blood." The result is that hedge funds accelerated their bets against Mr Iksil's bullish positions, leading to the large $2 billion losses at CIO unit of Chase- losses on depositors money from aggressive bets in a volatile market. Mr Iksil is a French born trader, who has worked for Chase since March 2007. He has earned $100 million each year for Chase. He travels to London from his Paris home each week, and works from home Fridays. Two junior traders work with Iksil, primarily placing bets for complex trades in credit markets....
