A senior military oficer, Admiral Fallon head of the Central Command overseeing both wars in Iraq and Afghanistan questions US policy towards Iran in major differences with President Bush. Its a bit strange though as Defense Secretary Gates points out that US policy towards Iran changed towards diplomatic pressure and political moves as opposed to a possible military action after the new intelligence report that questioned earlier reports of Iran moving towards nuclear weapons itself a result of vigorous debate and questioning in the intelligence department. So why would this result in public differences when the Bush administration has already changed both its rhetoric and its policy posture towards Iran? The Admiral is near retirement after 40 years of service, and may not have authorized the article in Esquire magazine or been aware that the journalistic world would turn this over the internet into a public spat with President Bush.

Brazil's growth is seeing a surge in the size of the middle class. Since 2003 about 32 million people have entered the middle class and 20 million haven risen above poverty, in a country of 198 million people, according to the Center for Social Policies at the Getulio Vargas Foundation, a Rio policy group. Marcelo Neri, the foundation's economst says 8.5 million jobs were created since 2003 and an active social policy has been pursued in one of South America's most unequal societies.These policies provide food assistance to the poor and low interest credit for first time buyers and small business owners.

China's urbanization has proceeded to the point where the urban population now exceeds 50%. Urbanization as helped in the process of industrialization as young people went from rural areas to cities to work on the production lines. But further urbanization is running into problems as cities get congested and providing benefits such as affordable housing and schooling to migrant workers means raising taxes. The hokou system which classifies residents as urban or rural persists and efforts to reform it have run into difficulties in places like Chengdu and Chongqing. These efforts were abandoned earlier in Guangzhou and Zhengzhou because of the cost. The hukou system acts as a discriminatory system as migrants from the countryside are not allowed welfare benefits in the cities. They have only temporary status in the cities. And people from farming communities who migrate to the cities also have an interest in keeping land and homes they can go back to in the countryside. As they get into their 40's and 50's and no longer want to work on the production lines they can go back to the countryside. The government also sees the advantage of this as this acts as a safety valve for stability- during the 2008 global financial crisis about 20 million migrants went back to the countryside. The actual number of urban hukou holders in China is about 35% according to researchers at Peking University. Efforts to integrate rural hukou can be costly- the effort in Chongqing is estimated by local officials to cost $30 billion or 200 billon yuan to convert 3 million people. It has given 1.7 million people urban hukou in the past year with the conditions that these migrant workers must have worked in urban areas for at least 3 years. Migrants get to hold onto land entitlements in the countryside. But the urban hukou status would be limited to Chonqqing only. Nationwide the prospects for migrants obtaining the kind of urban hukou staus that gives them benefits of affordable housing and schooling are not good. The World Bank's Kuij's says local governments do not have the incentives or the resources to carry out the programs that are being tried in Chongqing. As the process of urbanization becomes more difficult, the rate of growth in China will be affected....

The Economist warns in this editorial and cover issue that if Germany and the European Union do not act fast the Greek crisis could have a Lehmann like effect on Europe's banking systems, with a sovereign default. This would threaten the weaker economies of Portugal, Spain and Italy. As Simon Johnson has done on the pages of the New York Times, the Economist calls the German government and Chancellor Angela Merkel's handling of this crisis filled with ineptitude. Instead of leading the German people and giving a true account of things she followed public opinion- to see that Greece was punished for its mistakes and to provide a lukewarm show of support. A true account would have shown how Germay has gained from the euro, the huge portion of Greek debt that German banks hold, and the losses that the government would have to step in and avert in its banking system if Greece defaulted. Waiting till after a big regional election in Germany on May 9, was to show a lack of grasp of how such a crisis could explode if Greece in the meantime was shut out of capital markets (yield on Greek bonds shot up to 20%). Helping Greece was more in Germany's interest than an act of charity that public opinion in Germany seems to think it is. Other mistakes the Economist cites are- the idea that going to the IMF would be humiliating thus not bringing in the IMF actively much earlier. In the view of these experts it is the ineptitude that led to the loss of confidence in financial markets that now necessitates a much larger aid package for Greece, from $60 billon to $150 billion. The other is to have a slow decision making machinery in the Eurozone and knowing this not to have taken more aggressive action. Suggestions from the Economist as an adhoc measure- set up a single crisis management committee to make quick decisions. Set up a firewall between Greece and the other states like Spain and Italy so that contagion does not spread, with these countries also being shut out of financial markets at some future date if the situation deteriorates. The other is that the European governments should setup inter-governmental liquidity lines, and the European Central Bank act using the new arrangements....

Chinese leaders at annual policy meeting turn to issues facing nation's 730 millon farmers, as urban outcomes year after year far outpace growth of rural incomes. See graph. Urban incomes have shot up just as rural incomes remain sluggish as the country has focused on rapid industrialization, rapid urbanization and an export driven manufacturing economy for two decades with some success because of the focused effort. But this focused effort is dependent on the ability of Western Europe and the USA as well as other countries sucking in cheaper Chinese manufactured goods. This ability of the western countries to absorb Chinese manufactured goods at an astonishing rate is now called into question, and maybe permanently impaired after years of out of control consumption and spending and easy credit with the impact of the credit and housing crisis. As one of the aspects of this focused effort was to make enough rapid progress in industry and urbanization that it could stay ahead of the problems facing the rural areas and farmers, the new situation in western countries and China's lowered growth rate with lower exports, calls for new thinking on how to address the problems facing the rural areas and farmers. Part of the problem is that farmers do not own land in China. The government owns all the land and China's farmers only have 30 year leases on the land and technically that land cannot be sold though it can be transferred. A related aspect to this is that farms though having 50% more productivity than in 1980 are still small by western standards and it takes a lot of land to feed the growing needs of a more affluent urban population. The typical Chinese farm is 1.5 acres compared to 15 acres in Hungary and Poland and 432 acres in the USA. Obviously the US farms are huge and China does not have the vast acreages of land compared to the people, but larger farms would enable the kind of improvements posible on larger farms to raise productivity. Ways have to be found to increase farmers incomes and to enable farmers to move to urban areas which means creating more jobs. This will have to be done in the context of a domestic led growth and trade with other Asian countries as the export drive and export industries shipping products to western countries see their growth fall. ...

Coordinated action by the governments of France, Britain and Germany each with its own package depending on its own circumstances but committing over a trillion dollars to rescue plans for financial institutions. In Britain the government moved to take majority stakes in 2 of its largest banks, the Royal Bank of Scotland, and the newly combied bank of Lloyds TSB and HBOS in exchange for a $64 billion capital infusion. In Berlin the German government setup a 480 billion euros package consisting mostly of loan guarantees, with 400 billon euros in guarantees for inter-bank loans and another $80 billion euros for direct injections of capital to help weak balance sheets and purchase toxic or illiquid assets of German banks that are at the brink of collapse. The French have setup their own 360 billion euros package. The French government will create a fund to raise money to guarantee debt for upto 5 years in a bid to make cash available to banks. The banks can access these funds in exchange for putting up their own collateral, including debt not currently accepted by the ECB. And a state sponsored company will provide upto 40 billion euros in direct capital injections to banks that request it in exchange for equity stakes. In addition Netherlands made $220 billion euros available for capital injection into banks and other efforts and Spain will insure upto 100 billion euros in bank debt. Britain's step are the boldest ones yet and Britain's crisis is also likely to be one of the worst because of years of leveraging and overborrowing. But the German financial system is also under heavy strain and strong swift action was necessary to keep its banking system functioning. While other countries have setup the funds for capital injection like other European countries and the USA, Britain has also take the lead in taking majority stakes in two of its largest banks by Monday, October 13, with the departure of the executives who got these banks into such a mess. Gordon Brown has shown cosiderable leadership in this crisis and has been at the forefront in proposing and acting on workable solutions and swift response while Germany and the USA lagged behind. France's Sarkozy's contribution has been in the area of global coordination which he has argued and worked for and successfully achieved during the last 2 weeks....

Jay Powell, a former US Treasury official, now a scholar at the Bipartisan Policy Center, says the fears of budget problems in US states are survivable, even though they will be difficult and painful. He does not see widespread defaults, the way Meredith Whitney has predicted. Kenneth Rogoff of Harvard University, says a major default would cause serious macro-economic dislocations. It would have impact beyond the US, in the European economies with serious budget problems such as Greece, Portugal and Spain. Analysts cite the following reasons why a widespread debt default by states and local governments is unlikely. Municipal bonds are held mostly by individuals, who own about two thirds of US municipal bonds, directly or through mutual funds. Most state and local government debt is long term, and does not rely on short term borrowing the way a Lehman Brothers did in the recent financial crisis. The states can raise revenues, as Illinois did recently. With the economy improving state tax revenues were up 6.9% in the fourth quarter of 2010, compared to a year earlier, according to preliminary data from the Nelson Rockefeller Institute of Government, Albany, New York. That said, the following reasons show that life will be difficult and painful for states and local governments. State budget gaps total at least $125 billion, as they look to the coming fiscal year, according to the Center on Budget and Policy Priorities. And no federal help is in the works, as it was in 2009. Far less of newly issued muni-bonds are insured today - 6% compared to 57% in 2005- according to the Bank of America Merrill Lynch. Insurers are still recovering from losses in the recent financial crisis. A massive supply of new bonds has depressed the market just as Dec 31 expiration of a federal program, Build America Bonds, which provided help to states that were borrowing. Investors withdrew $23.6 billion from muni-bonds mutual funds since November, 2010. Moody's Investor's service has listed the states that will need to issue bonds to fund current operations. California will borrow billions to cover cash flow needs, and Illinois is considering an $8.75 billion 'debt restructuring bond' to pay past due bills, and a $3.75 billon bond for contributions to its pension system. Because banks have only 1.3% of assets in muni-bonds any defaults will not affect their ability to lend. But the impact will be felt in the US economy and overseas. In the event there was a default, some analysts believe the federal government would find it hard to say no when the federal government said yes to AIG....

There are some major problems in the American jobs market which suggest a long drawn out effort to reduce the high unemployment rate. One is the divergence between the vacancies that are developing and the rate at which firms are filling these vacancies. With vacancies remaining, unfilled and firms remaining cautious about the economic outlook and leery of hiring, the increase in economic output or GDP growth of 3% expected on the optimistic side in 2011 is not translating into lower unemployment. Structural problems are causing a great deal of difficulty in reducing the jobless rate. The recession hit manufacturing and construction very hard. And those who worked in these industries are not those with the skills and training to take up jobs in health care and education or other similiar fields- here skill mismatches are the problem. Geographic factors and the property prices drop are creating additional barriers. About 25% of mortgage borrowers owe more than their property is worth, and their are fewer buyers in regions with depressed job prospects like Michigan. There is a large increase in long term unemployment- over 27 weeks. Those out of work for more than 6 months see their skiils, job connections and confidence erode. A Brookings Institution paper estimates that this rise in long term unemployment by itself can cause labor market recovery to take twice as long as after the 1982 recession under Reagan, when unemployment reached a high of 10.8% and took 2 years to get back to 7.5%. Add to this the fact that a lot of jobs were lost in 2008 and 2009, with a six percentage increase in unemployment in a short period unmatched by anything since the Great Depression, with long term unemployed reaching 6.5 millon or nearly half of the total. And the 3% growth rate estimated by the government is anything but certain. It is questioned by the IMF as a stretch. This does not take into account the problems in the banking sector, as home equity loans gone bad show up on their balance sheets in latter part of 2010. According to a CreditSights report (see the US economy in 2010 in Group search for more information on this) with estimated losses of $33 billion. A struggling banking sector and tighter credit will add a structural dimension from the banking sector to the wobbly hiring. The "muddle through" approach to banking problems of the Obama administration in tackling bank's bad debt will continue to pose risks....

Monica Langley provides an excellent account of how U.S. Education Secretary, Arne Duncan, is using the $100 billion from the Stimulus funds in the 2009 Recovery Act to implement the Common Core education program in U.S. states and districts. Common Core is about raising student math and reading scores and standards, and implementing teacher evaluations based on test scores to make teachers accountable. This is the one significant area in which the Obama administraton in the U.S. is likely to leave a valuable legacy. Republicans in Tennessee, including Lamar Alexander, have embraced the program, showing how Duncan is using his persuasion skills to speed up the implementation across political party lines in a period of strong partisan feelings about programs. When governors have hesitated, Duncan has gone straight to the school districts using the funding. Teachers union say the program is moving too fast as evaluations would affect teacher careers, and Duncan agreed to a one year reprieve on the consequences of new teacher evaluations for states applying for an extension. This makes Duncan uncomfortable. He says he has only three and a half years left and he is going tooo slow. Business leaders such as P&G CEO, Robert McDonald, say the only political party they have is their educated workforce. Duncan has persuaded 40 states in the U.S. to sign up for higher standards in reading and math. Democrats see the Duncan initiative as helping poorer schools, which is also important to reduce the increasing inequality in the U.S. Since 2008 high school graduation rates increased by 3 percentage points, with a 5 point gain for black students and a 7 point gain for Hispanic students. After $4 billon in new funding to low performing schools, so called "dropout factories," the number of such schools has declined to 1424 from 1746. Teachers unions are only gradually adjusting to the need for accountability in math and reading scores. Duncan's father was a psychology professor at the University of Chicago, and Duncan grew up in Chicago neighborhoods before attending Harvard and playing for the basketball team. Duncan tutored younger school students in the afternoon at his mother's after school program in a black neighborhood on the South Side of Chicago. In 2001 he was made the head of the Chicago public school system by Mayor Daley, where he took action to shut down poorly performing schools and reopening them with new staff. All the time he pushed for greater parental choice, charter schools, new teacher talent and using data to track school and student performance. ...

The corn crop estimate for 2008 by USDA economists is 13.1 billon bushels vs 12.1 in 2007 a drop of 7.3%. Ethanol industry will use 4 billion bushels of this from the crop collected in autumn. This corn crop will be used by food companies into late 2009 for everything fom feeding cattle and pigs and dairy cows to making soft drinks and breakfast cereal and a host of other fod products. USDA forecasts a price of $5.50 per bushel for 2008 compared to $4.40 for 2007. USDA expects Consumer Price Index for food to go up 5% in 2008. Other experts expect it to be higher and go into 2009. At the same time the FDA forecasts that for grain the world will produce more grain in 2008 than it will use helping build stockpiles for wheat and rice. Reason for this is that governments are responding to current shortages by attracting more investment and freeing up more land for food production. In the US land will shift from corn and cotton to more profitable crops like wheat and soyabeans.

Problems with the rural development and agriculture projects conducted by USAID in Afghanistan include overspending in 2009, followed by sharp cutbacks in 2010 and 2011 as budget cuts were made. In 2009 USAID made a grant of $300 million to Arlington based International Relief and Development (IRD) to help farmers in Kandahar and Helmand improve productivity over just one year, at the insistence of Richard Holbrooke. The focus was on paying for day labor jobs to clean canals, offer subsidized seeds to encourage switching from opium poppies, distributing tractors, and building gravel roads. Because many districts of the two provinces were considered unsafe for work, much of the money was concentrated on a few districts and in one year. As a result farmers in Kandahar got more seed than they needed and they in turn sold tons of seed and tractors in Pakistan for cash. A senior program official at IRD says it wasn't realistic to pour so much money in one year. But USAID officials say overspending and poor oversight made the program seriously flawed. There was also a difference in the views of the military and USAID on the value of day jobs. The U.S. military sees this as away of protecting its efforts, of literally protecting its flanks, as this keeps unemployed youth from joining the Taliban. At the same time senior USAID officials wanted to see multiple companies bid for the next $350 millon on a follow-on project. When the USAID team of specialists again awarded it to IRD, senior offficials at USAID decided to cancel the program. The program was then redesigned in the expectation that other companies would bid for it. In the meantime USAID gave IRD 3 quarterly extensions, the last expiring June 30, 2011. The US military sees the day labor program as crucial for its military efforts, so there is kind of an impasse with USAID reluctantly giving in. IRD meantime is shutting down activites in Helmand and will do this also in Kandahar probably by the end of May, as its contract has not been renewed because of problems with the program. USAID has a high staff turnover rate of 85% a year in Kabul which complicates things with the shifting priorities of different officials. Some programs are being scaled back- a job retraining program seen as requiring $125 million over 18 months is being scaled back to $40 million. Others such as a USAID project for coordinating disparate rural rehabilitation projects for $140 million is held back because of lack of agreement with the Afghan government about how it should proceed. The story of how Mr. Rausing of Sweden built Tetra Pak from a small Swedish packaging company. Today 500 millon Tetra Pak containers a day are sold globally, making it possible to store milk, juice for over 6 months. Mr. Rausing says he understood machinery, but not finances, and had no idea how much money he had.  Estimates run to $12 billion. In Europe Tetra Pak containers are known for storing milk, and in the U.S. for fruit juice with straws that puncture a foil seal. They are very popular in India, Latin America and Africa. Teta Pak's innovation was to devise machinery that could fill long tubes of paperboard with fluid and pinch the material into individually sealed containers, with box like shapes for easy storage. Hans Rausing studied economcs, statistics and Russian at Lund University. The Rausing brothers were patient in building up their fathers small company which was unprofitable for more than two decades. Eventually Rausing moved to Britain, to East Sussex in 1982. As a privately held company Tetra Pak was nimble and made long term bets. In 1984 it started China operations with a factory long before other companies when China was just opening up. Rausing invested in Ecolean AB in 2001.  Tetra Pak is considered one of the most important Swedish inventions of all time with a display at the British Science Museum. ...

The deal for buyout of Alitalia by Air France-KLM values Alitalia at0.10 euros a share about 80% below its closing share price of 0.53 euros per share last week. Air France-KLM will give one of its shares for 160 shares of Al Italia and will take on the airlines 1.3 billion euros in debt and losses of a millon euros a day. This values Alitalia at 139 million euros. The Italian Government has put in 4.3 billion euros in the last 5 years to keep Alitalia running till the European Comission ruled out any further help. Alitalia's market share in Italy has dropped to discount airlines like Air One Easyjet and Ryanairdropping from 80% to 30% in the last ten years. The new deal will drop Milan's airport considered to be one of the worst in Europe as a hub and use the airport in Rome ast he third hub after Paris and Amsterdam. It will also retain the Alitalia name. The fire sale of Al Italia shows how the new economic climate is affecting Europe and how a recession in the US could affect the market. At the time Al Italia was also running out of cash with only 282 million euros of cash left at the end of Jan 2008....

A World Food Program report says India is home to over a fourth of the hungry people in the world, about 230 million people. Purnima Menon of the Food Policy Research Institute in Washington D.C., says India ranks below two dozen sub-Saharan countries on a Global Hunger Index. It ranks Madhya Pradesh, a state in central India, as somewhere between Chad and Ethiopia. And serious hunger and malnutrion persists in states that have done better in economic growth, like Gujarat and Maharashtra. The number of children suffering from malnutrition in 2009 is in the range of 42.5% in India compared to about 7% in China, according to figures cited by Rieff.
