Europe has something that is just as bad as subprime mortgages that have troubled the US, its the bad debt of European banks to Eastern European emerging market countries. This plus the high indebtedness of companies in Western Europe is creating serious problems for the economies of western Europe. In addition to the property bubble in Ireland, the UK and Spain, Germany is facing falling demand for its exports as a result of the steep descent of the global economy, especially China. As a result of all this the EU is facing a problem of the magnitude of that faced by the US, if not worse. In much of Europe especially in Germany and the Eastern European countries what generates growth and jobs is exports. Three quarters of the cars made in Germany are exported, and many of the parts used in BMW's and VW's come from plants in the eastern european countries, some form Slovakia, Poland and from plants elsewhere in Eastern Europe. With the collapse of some Eastern European economies and serious problems in others these markets are shrinking. The same thing is happening to exports from Eastern European countries where factories there manufacturing goods for Western Europe are closing. And banks in the western European economies like UniCredit Group of Italy, Germany's Commerzbank, and Belgium's KBC Group have large loans outstanding in the eastern European countries to companies and consumers. And some of these countries have run up huge current account deficits. Bulgaria the deficit is 20% of GDP. Increasing the risk and hitting consumers in the east is that banks issued low rate mortgages and other laons in euros and swiss francs. With the Hungarian forint, Romanian leu, and other weaker currencies seeing big drops, the cost of repaying these loans has jumped. Instead of consumers being overstretched from overspending as in the USA, or facing foreclosures, these consumers are facing huge loan repayment problems from borrowing in other currencies. Morgan Stanley says more than half of the private debt in Hungary, Romania, and Bulgaria is in foreign currency. And customers in Eastern European countries owe foreign banks loans equal to one third of their combined GDP, according to the Bank of Internatonal Settlements. A lot of these loans could end up turning into bad debt if the economies of Eastern Europe deteriorate further as consumers there pull back, factories close and job losses mount, and currency values drop even more. This would create huge problems for Western European banks and restrict lending in Western Europe as these banks make fewer loans creating more problems for Western European economies, in the same manner as ricotcheting effects have done in the USA....

China's manufacturing sector contracts in June with the PMI index dropping below 50 - to 49.0.  Exports were also coming in lower. Experts say the increase in interest rates by the US is reducing imports of Chinese goods into the US. This comes as local governments are strained in their finances by $900 billion, and a budding revolt is taking place from property buyers with developers in financial trouble, as reported in the WSJ. Psychological hurdles now loom in the loss of confidence in the public in the property sector, loss of confidence of foreign investors with many constraints in operating, mental health issues for the population in many cities with the covid lockdowns.   The growth has slowed to 0.4% and there is now a realization dawning that there was overdependence both on property sector and foreign investment that set up new factories offshored from the US and Europe that alienated the public in these countries. Unlike wih the situation of Japan in the sixties and seventies for modernizing its economy growth of the scale China was pushed into by misguided and self interested  business interests in the US including its investment banks and local government officials in China without restraint by the central government in Beijing, ultimately led to trade friction and permanent damage to US China friendly relations. Communities in the US and the EU simply could not cope with the hyper growth from hyper shift of factories from the home countries to China that pushed this hyper growth. The property sector played the same role in the domestic front with too big a burden carried by it resulting in hyper growth. This did not have to happen. It happened because of a lack of understanding that this would have consequences in the longer run which is now showing up. ...

The media fails to give a clear complete picture of effects, context, concept behind tariffs and AI won't know. Effects on inflation- June inflation is 2.7% compared to May inflation of 2.4%. The central bank head, Fed chairman Powell has not cut rates to gauge the effect on inflation with new data. Powell says the US economy is strong and inflation remains low. US Market access fee-The US and overseas media including WSJ has not pointed out that the tariffs agreed to by Japan, European Union and South Korea of 15% are really not tariffs but a fee these countries and their business sectors in major industries such as autos and machinery, pay to access the US market. DJT, USTR Greer, Treasury's Bessent expect these companies to not increase prices. Fairness: US had 2.8% tariff on cars EU had 10% since 1980's. Rebates will go to some income groups. Rebates- In the one third of products in clothing, shoes etc of the $50 billion in tariffs for first half 2024 where about 5% price increase is passed on to consumers as shown in WSJ report this is likely offset by rebates to certain income groups. DJT says- “The big thing we want to do is pay down debt, but we’re thinking about a rebate. We have so much money coming in from tariffs that a little rebate for people of a certain income level might be really nice.”     ...

Janet Yellen is nominee to be Treasury secretary in the new administration of Joe Biden. The economic rebound from the pandemic that started in the summer is faltering without additional stimulus and help to businesses and people affected by the pandemic. She is the former chairman of the U.S. central bank the Federal Reserve.  Yellen faces a divided country and likely a divided Congress on many issues facing the country. She says of these divisions and the challenging task she faces of forging compromises- "Right now we live in a country where people look at the same set of facts and come to diametrically opposite conclusions, so that is a big challenge to anyone who takes that job, to build support for your policy outcomes." Yellen believes that the slow recovery after the 2009 financial crisis was because of a lack of a big enough stimulus and policy consensus across parties and with public opinion backing this up. During the pandemic in March 2020 the first stimulus was passed for $3.3 trillion  with support from the Congress and the Trump administration. Today Congress is split on the second stimulus with Democrats pushing for about $2.2 trillion for aid to state and local governments, jobless workers virus testing strategy. Republicans calling for about one third of this or $650 billion to help small businesses and industries such as tourism, retail and airlines. Because  interest rates are near zero much depends on getting an effective stimulus for speedy economic recovery. Conversations between the Treasury Secretary and the Federal Reserve, America's central bank, are critical to getting things done. A lot also depends on how Democrats and Republicans can put aside differences for the sake of getting the recovery back in place where it was during the summer. The media has a role to play in not stoking differences in public opinion which was the case close to the election to an unprecedented degree. One critical aspect of American process in getting things done is to bring Congress and the public with an elected president. Without a conciliatory approach and humility few presidents have succeeded as Congress and public opinion is also critical to getting things done. The House changes every 2 years so that even with  majorities- made transient by the founders of the constitution- nothing is certain without getting the other political party on your side. For the sake of the country and the people devastated by the pandemic, the professional class, media and politicians, Congress and the president need to bring a clear and transparent willingness to look at the national interest going forward.  ...

The NYT editorial questions the wisdom of letting the banks like JP Morgan Chase and Goldman Sachs repay money to the government to avoid the executive compensation and other government restrictions. THe NYT says it fears that things may unwind, and the banks face more losses on commercial real estate and the effects of rising unemployment would affect economic conditions and the banks balance sheets adversely. The government bailout money was one of several supports that were provided to the banks, and this includes favorable loans fromthe Fed, debt guarantees and incentive payments for modifying mortgages. The whole exercize appears a bit phony as without those supports these repayments would not have been possible. The pay restrictions were a result of excessive compensation that incentified risk taking. The Obama administration's credit reform, says the NYT was an apparent trade-off for the administration's hands off approach to a larger proposed reform that would have allowed bankruptcy judges to help homeowners facing foreclosure. The heavy lobbying by the banks which continues and may not be in the best interests of the country as a whole, and the administration's willingness to let it affect decisionmaking and policy, is an unhealthy sign. ...

India's central bank chief, Rajan, favors a lower inflation target of 4%, with fluctuations of 2% up or down. Lower inflation is critical for India to achieve higher growth rates. The World Bank lowered the rate of growth in the global economy but kept the rate of growth of 6.4% for India unchanged. Rajan also favors creating a more formal system for setting rates, with a committee like the Open Market Committee in the U.S. deliberating over the different factors for such a decision. Rajan was a professor at the University of Chicago, and chief economist at the IMF, before joining the central bank. Central bank policies have helped stabilize India's currency, the rupee. The lower cost of oil for India with an oil import bill of $100 billion is a big boost for economic growth. For the global economy this comes at a time when China's growth rate is slowing to below 7%.

The stock market rally is due to government support and quantitave easing. Once that government support is withdrawn this recovery will not be sustained. There is a lot of liquidity that is driving this. About $332 billion has been withdrawn from money market funds yieding today .01% in interest. Quantitative easing is a significant part of the liquidity. Equity and bond markets have received a big boost from central banks creating money to purchase mostly government bonds.This keeps yields on Treasury bonds low, it is now 3.5% even though record amounts of debt are being issued.If this QE stops yields will rise and drive up borrowing costs. In this way it is a government sponsored bull market.

What is behind the runup in oil prices and commodities prices? Gongloff of WSJ sees a decoupling between commodities prices and economic fundamentals. Oil inventories are the highest they have been in a decade, according to information from the Energy Department. And global supplies are high compared to the demand. Two factors are influencing the price of oil which reached $68 on the Nymex crude oil futures- $80 is a realistic prospect. According to one commodity strategist at BMO Capital Markets, China has more than doubled its gold holdings since 2003, and is accumulating bigger inventories of crude, copper, and other materials both for future use and to protect against the potential decline in value of its huge dollar holdings. The other factor is the huge amount of global liquidity as a result of the action of the central banks of the US, Europe, England and other countries. Morgan Stanley Economists Fels and Pradhan say, the ratio of global money supply to GDP has never been higher, which supports a "global liquidity cycle" that puts cash into the hands of investors. These investors bid up the prices of commodities. Fels and Pradhan say similiar cycles propped up the tech-stock and housing bubbles....

Mortgage and other loans taken out at lower interest rates, before the US central bank the Fed started raising rates  in March 2022, is a big part of US household debt. This fact is helping to soften the impact of the Fed's increase of rates by 5% over 16 months. The increase in rates helps savers and retirees earn more on savings kept in CD's. The cut in inflation from 9% in 2022 to 3% in July 2022 helps increase the purchasing power of money. It also helps keep the US economy stronger than other world economies, with the Biden economic plan of increased business investment underpinning strong economic growth of 2.4% in the second quarter of 2023. Wars are not a distraction or cost burden for the economy, with Biden shutting down 2 wars in the Middle East and South Asia. Lessons were learned and Biden has been resolute about this, also giving a singular focus to his plan for rebuilding and renewing America on multiple fronts, infrastructure, fighting climate change, inflation, business investment, and fair taxation so that the fruits of labor are shared equally by all of America's people. Doing this required a clear vision, resolute purpose, and a path to action for each step. Biden has done that in ways that only a few presidents have done in the past. In doing this he has shown that America stands for hope and a better future, a land as he never fails to repeat, a land of possibilities. ...

Zweig, Light and Pleven reflect on the experience of the last 5 years in the stock market. Investors who went through severe anxiety for higher investment allocation in stocks in 2009 now feel the opposite for low investment allocation in stocks. What does one make of this, and what have we learned, is the question posed. One lesson is that investors should be wary of relying too much on predictions. At one point predictions of Goldman Sachs and other bank economists was for the S&P at 1250 at the end of 2012, when it was 1421 in April 2012. The eurozone crisis and the sluggish U.S. job growth, debt overhang, were major factors in their assessment. The eurozone recovered faster than expected and the Iranian nuclear crisis risks were reduced through negotiations. QE 1, QE 2, QE 3 by the U.S. Fed under Bernanke provided support to the market. Banks recovered faster than expected with help from the Fed. Another lesson is that this can happen with higher volatility, 900 point drops occured in May 2010 and there were drops in April 2012 and other dates. Zweig gives April 2011 as a date for the start of a 5 month bear market, citing Oct 4, 2011 as another date with the market dropping 21% from the April 2011 peak. Another lesson is that performance statistics can play tricks, a month or a year can make a big difference. If 2013 is not included the statistics look very different, if 5 years go back to Feb 2009 when there was a 11% decline instead of March 2009 when there was a 9% improvement the numbers change quite a bit. Another lesson is that macroeconomic news played a major part in the story of the stock market in 2009-2014 and continues today, with continuing support and vigilance from the U.S. Fed and the ECB. The bad news from the eurozone throughout 2011 and into 2012, and sluggish job markets in the U.S., took a positive turn in 2013. The U.S economy is improving and the eurozone is returning to growth gradually in 2014. Because of different timing in their recovery P/E ratios are higher in the U.S., than in Europe....

S&P said it will maintain India's credit rating of triple B minus, the lowest investment grade rating, yet it may downgrade it to "junk status" in the next 2 years. S&P said this could happen "if the external position continues to deteriorate, growth prospects diminish, or progress on fiscal reforms remains slow in a weakened political setting. India's growth rate declined to 6.9% in the year ending March 31, 2012, down from 8.4% the prior year. The problem is that India's current account deficit is growing rapidly with the high import bill for energy supplies. The current account deficit is now at 4% of GDP. The trade deficit increased to $185 billion in this fiscal year, up 56% over the prior year. Additional problems are finding ways to finance the deficit with foreign capital, as European banks are pulling back during the current eurozone crisis. Commerce Secretary Rahul Khullar says this could be a big problem. Net foreign capital investment is declining rapidly from $72 billion in February 2012 to $387 million in March, with a net outflow of $27 million in the April 1-25 period. The budget deficit, which has drawn the attention of the RBI, India's central bank, and of S&P, is at 5.9% of GDP for fiscal year ending March 31, 2012. This is larger than the government target of 4.6%. The government has set a deficit target of 5.1% of GDP for the fiscal year ending March 31, 2013....

The FDIC with help from the Treasury would bail out the creditors and the counter parties in the event a large financial institution fails. And then the FDIC would collect the money from some 120 banks. This is the idea behind a Geithner- Rep. Frank proposal. But critics point are skeptical whether the FDIC can collect the money from banks, which would be too weak themselves in a financial crisis. One critic said it allows the government to spend another $1 trillion to bailout banks, and then perhaps in one year or a hundred years collect that money back.

Simon Johnson and Peter Boone say not taking forceful action with the large banks- taking them through bankruptcy and restructuring procedures as advocated by senior Federal Reserve officials like Peter Hoenig- will only lead to irreversible damage. The current Geithner-Summers policy being followed by the Obama administration is simply to hope that by fiscal stimulus and economic recovery the banks may be brought to sustained profits and be able to muddle through their financial problems. This Johnson argues is not likely to happen and the cost will be higher debt levels for America, irreversible damage as America faces low debt and financially stronger countries in Asia and sees its position in the world weaken. The muddle through policies for banks of the Obama administration have little prospects in the face of an IMF estimated $275 billion shortfall in capital on balance sheets at large banks (from the IMF Global Financial stability Report). Without aggressive action on the banks America's recovery and renewal will only delayed....

The Fed announced that it will review compensation policies of 28 of the large complex banking organizations in the USA. The review will be an horizontal one that compares them to each other. The other significant move is that the Fed wants to see employees who take greater risks and use large amounts of borrowed money, to receive negative points in evaluating how well they have done, and consequently to be compensated less than other employees who earn money for banking firms while controlling the risks associated with transactions. This ties in with the discussions at the G-20 meeting in Pittsburgh, where the Europeans pushed for tighter regulation on bonuses and pay, to control the excessive risktaking of banking firms. This is because the prevailing culture in global financial institutions is a high risk high return culture, which ignores the social consequences of bad decisions. There is no cost to individuals taking the risks on other people's money, and regulations discouraging risk are not in place. The question remains, is this an adequate response to prevent future crises, or too little too late? If the banking community does not see it this way, and financial regulation is watered down in Congress- see the links to this- then it will much like Don Quixote swinging at windmills. In this sense the title of this piece is a misnomer, as the Fed has not hit banks with sweeping pay limits. It only said it would review pay practices. It is jawboning of the mild kind to show the public something is done. See Paul Volcker's point that pay practices would adjust and desirable goal of less risktaking and reasonable salaries would be achieved by separating deposit taking banks from banks engaged in trading activities. Similiarly, the governor of the Bank of England, Mervyn King, made the point recently that the biggest banks should be broken up. That is supported by the intuitive sense of experts that banks engaged with depositors should be engaged in the social functions of society, lending and supporting economic activity, and the trading desks of investment banks should operate entirely separately from this. One should be insulated from the other. In this sense there is a bit of evasion in these actions. A Wall Street capture of regulatory activity continues, of regulators and senior economic advisors in the administration, as the coziness between the two lingers on from a previous era of deregulation. This has the potential to cost the country and the global economy dearly in another crisis, and the jobless and young jobless people especially. In this economy both in Europe and the USA, the jobless young have been left with the least hope. ...

Chadwick Matlin's review of NYT's Ross Sorkin's book "Too Big To Fail," tells the story of Fuld's cockiness, overconfidence, whats the right word? He got into a fight with his ROTC officer as a student writes Sorkin in his new book. And there he is turning down offers from a Korean bank, Barclays and Bank of America - making the wrong decision each time- because he did not recognize the danger Lehman was in and had an inflated view of Lehman, helped by staffers. Perhaps says Matlin, encouraged by the people that he surrounded himself with. A anecdote in the book is cited that shows Fuld in New Delhi asking Treasury Secretary Paulson if he could get clearance from Russia for his flight to cut 5 hours of flying time, and Paulson telling him he couldn't get that for himself.

John Cochrane provides a no-nonsense assessment of what is happening in the euro-zone financial crisis. He says Americans should stop swallowing all that talk about "contagion" from Ireland. He puts it in plain language- there is no bailout of Ireland, this bailout is about bailing out of German and British banks that made risky loan to Irish banks and the Irish government. And he says that European governments if they choose to bailout German or British banks should do so frankly and openly and not by covering it up as a country bailout. If they did this he fears the governments and the German and British banks would face some serious questioning about their risky bets on Irish debt and the Irish property bubble. The German insistence that debt-holders would have to take a haircut, or losses on the face value of their bonds, has been diluted by the French inserting a provision that this would be after 2013 and on a case by case basis. Cochrane sees the vagueness of a case by case threat as the worst combination possible. He says this relies too much on the assessments of IMF and EU officials. The result would be for big financial institutions to bet on a bailout and to lobby these same officials hard. Cochrane's says the big culprit in the problem facing the euro-zone is short term debt. If Europeans won't let governments default, then they must insist on long-term financing of government debt. It is the short term debt of these countries that creates a crisis atmosphere. If investors become pessimistic about long-term debt, bond prices can go down temporarily without causing damage. The way a crisis happens is bad news develops, and governments having financed with short term debt need new money to pay off old debts. The way to handle this refinancing crisis is to have a large forced exchange of maturing short-term debt for long-term debt, and this is what occurs in "restructuring." And this kind of restructuring ocurred with the Brady plan that helped Latin American economies recover from a debt crisis in the late 1980's and early 1990's. This is the only viable solution, as it will be virtually impossible to bail out all euro-zone countries- Portugal, Spain, Italy and so on. For the US this is an eye opener to get its own financial house in order. US government debt is also tilted to short-term debt maturities, with the majority rolled over every year. and the Fed's quantitative easing will tilt this further to shorter term debt. And in the US, many states and local governments are in serious financial trouble....

This article in the Economist says the bad loans in the financial system threaten to derail India's rapid growth. It points out that about 17 percent of all loans are estimated to be non-performing. Government plans to set up a bad bank and have bad loans transferred at steep discounted rate to the bad bank are still at an early stage. India weathered the 2008 financial crisis with a financial system in better shape. Since then a surge in lending has led to an increase in the bad loans. Today both banks and corporate firms are facing this problem. The political system and dysfunctional governance with frequent changes for management at state controlled banks are part of the problem.

James Pressley reviews Simon Johnson and James Kwak's new book - "13 Bankers: The Wall Street Takeover and the Next Financial Meltdown. " He suggests reading the first and last chapter for what the authors recommend, limiting banks to no more than 4% of GDP in assets or $570 billion maximum, and investment banks to 2% of GDP or $285 billion. Pressley agrees that incremental steps are not going to change the situation. And the authors have thought this thing through, with Simon Johnson, a former chief economist at the IMF and writer of the Economix columns in the New York Times on the current crisis in Greece, Portugal and Spain. Some of their analysis on that crisis has been borne out by developments, as Greece lurched towards default with the slow response of Germany enlarging the dimensions of the crisis, and requiring a larger bailout for Greece of $160 billion in late April.

The banks at the bottom, the smaller banks are in deep deep trouble, with CreditSights estimating that upto 1100 of 8200 of these smaller banks needing help from the FDIC to wind down. And the other banks like Citigroupa and BofA with some state ownership in amessy situation with bad loans.

Questions about how Mr Geithner has handled his job at the New York Fed and at Treasury during the bailouts of financial firms. Were there close relationships with bankers, hedge fund managers, and others that compromised the Fed's ability to regulate the financial industry? Why was Geithner advocating loosening standards for the reserves financial institutions have to hold to insure against potential future losses, as late as 2007? Inherent in the design of the job of New York Fed President was a conflict of interest, as the institution is supposed to be a watchdog over the financial industry, but the President of the NY Fed reports to a board that is comprised of the heads of banks and financial instituitons. These financial leaders also participate in the selection of the new President. Geithner was a quick learner and a listener, who asked questions, but he was an outsider coming from work at AID, the IMF and Treasury. He is described by one bank executive Sanford Weill as "a baby face," and lacked experience in dealing with the financial industry. He was brought in by Rubin and Summers, two mentors at Treasury. These two had close ties to the financial industry, and did not question practices of overleveraging and risk taking in the financial industry. Was it too much to ask of Geithner, under the circumstances, that he would rock the boat and ask the tough questions about risk and leveraging. On the other hand did he miss things completely when he was asking for even looser capital standards for banks in 2007, less than a year before the crisis hit, which were never adopted. And was he too close to the financial industry and aggressive in the wrong sort of way when advocating in a meeting as President of the New York Fed, that the government back up all the debt in the financial system. Did he too casually overlook the conditions that could easily be put in place for the government to be able to recover some of the money put into the bailouts. And was he too close to Goldman Sachs, that he brought Goldman in for advice in the AIG bailout, even though there were conflicts of interest and money that would never be recovered from the $182 billion bailout of AIG, some of which went to banks including Goldman. If Geithner had seen some of the problems in risk taking why had he not supported FDIC's Bair in her opposing view for capital reserves, and government conditions on bailouts that enabled some recovery of capital put into failing financial institutions. And did he get too close to Citi, that at one point Sanford Weill tried to bring him in as CEO even when he was already President of the New York Fed. Does it go to show that -the very idea that this was even possible- the design of the New York Fed with the President reporting to the Board of the very same bank presidents that he was supposed keep in check, makes for an incomprehensible position of regulation at odds with the structure of reporting and selection....
