The debt brake put into the German Constitution by Angela Merkel's government in 2009 to limit the structural budget deficit to 0.35% of GDP during the 2009 financial crisis caused by poor banking behaviour, and in the 2015 eurozone debt crisis with overborrowing by Greece and Spain, is no longer relevant in 2024. It can be said that Merkel made some mistakes- not investing in digitization, in infrastructure and making the German economy dependent on low cost oil and gas from Russia. Putting the debt brake in the German Constitution and setting it at 0.35% of GDP except in emergencies adds to these mistakes, because it deprives policymakers and government of the minimum needed flexibility to meet changing situations in the interests of the German people.    It means there is no money to invest in the country's future, no money for infrastructure even when it is old and crumbling for roads, bridges rail stations and airports, no money for digitization of the economy in which Germany has fallen behind, not enough for defense, and no money to fund needs in education, healthcare, childcare. And not enough money to invest in climate change action. Absent this investment the German economy falls behind, jobs become precarious and public dissatisfaction leads to volatile political situation. ...

Chancellor Merz and Finance Minister Klingbeil of the two main parties CDU and SPD have put forward this bill to increase growth and productivity, with increased investment from business and government. The debt brake in the German constitution was taken out for increased borrowing.

Merz told the German parliament-

“None of us is doing this lightly. We know that this will place a considerable burden on future budgets, including interest obligations in future budgets. But the alternative — doing nothing, not enabling investment, especially from the private sector in Germany — is not a better option.”

Germany like the US is taking an approach of investing for growth to chart a new future.

Germany's investment in defense and infrastructure will see major increases under Merz/Kingsbiel CDU/SPD coalition government, borrowing in 2029 are 4 time levels in 2024 to finance a massive wave of investment. These investments were held off under Merkels government of the CDU from 2005 to 2021 and under the four year term of SPD's Scholz. A lot of damage is done by such disinvestment in the German economy from childcare and housing to transportation and internet infrastructure, to defense. It was part of the program of the Greens and Social Democrats under Scholz's government 2021-2024 but was stalled by finance minister Christian Lindner of the Free Democrats who was not fired until 2024 and who lost his seat and the FDP's presence in parliament in the 2025 elections for his role. Lindner's support of the constitutional debt brake set up by Merkel is seen as depriving Germany of the modernization of its infrastructure and the economy.  Germany's defense budget is set to more than double by 2029, increasing to €152.8 billion ($177 billion). Net borrowing will  significantly increase in the draft budget.  €81.8 billion in 2025, up from €33.3 billion in 2024. €89.3 billion in 2026, €87.5 billion in 2027, €115.7 billion in 2028 and €126.1 billion in 2029 or 4 times the level of 2024. As Macron struggles to present EU's case in Washington DC the problems in Germany loom large.The debt brake Merkel to stop debt based infrastructure investment is what ails Germany and the EU. It has had two pernicious effects. It created the AfD's surge by lowering economic growth and investment in public needs - housing, transport, public services. It worsened the SPD and CDU performance by not investing in security, with no policies to return crime committing refugees to their home countries. A combination of aid and other assistance, diplomacy, would have secured the cooperation of countries to take them back. A strong display of action on removing refugees committing any offenses would have lessened the number of terrorism incidents and reduced a surge in the AfD performance with loss of confidence in chancellor Scholz.  CDU's Merz says he wants to remove the constitutional brake from the German constitution. The SPD under a new leader would want the same as it seeks to invest in the economy. The most striking aspect of the "Freedom" memoirs of Angela Merkel is the lack of regret. The lack of regret for leaving Germany hamstrung with overdependence on one country for oil and gas leaving Habeck of the Greens as Economy Minister little time to find alternatives for Russian oil and gas. The lack of regret for not investing in childcare, not investing in digitization of the German economy, not investing in transportation (Deutsche Bahn is late most of the time and the Frankfurt train station is a relic from the 20th century), not investing in renewable energy technologies such as EV's, not investing in infrastructure.

The worst part leaving Germany with hands tied unable to invest even modest sums of money because of a clause in the Constitution that limits deficit spending to 0.35% of GDP. A clause put in by Merkel in 2009 called Schuldenbremse or debt brake.

CDU's Merz and the SPD join with Greens to provide the two thirds majority to remove a constitutional debt brake put in in the Merkel years. Germany is going through a second year of slight economic contraction. The newly elected government of chancellor Merz has setup a $1 trillion fund to invest in infrastructure and defense. This will increase the debt to GDP ratio from 62% much lower than other advanced economies to 75%, and could give the German economy a rebound with $500 billion for fixing aging infrastructure. Germany's unemployment rate stands at 6.3% in March 2025. The economy weathered a energy crisis with the cutoff of energy supplies from Russia during the term of chancellor Scholz. Infrastructure, child care, was neglected under Merkel and previous administrations as it was in the US under Clinton, Bush and Obama administrations. The 2009 financial crisis, the eurozone debt crisis and the pandemic, Ukraine crisis from 2009 to 2024 have provided headwinds for action to renew Germany till now. A $1 trillion new fund and removal of the constitutional brake under the newly elected parliamentary majority of the CSU/CDU, the SPD and the Greens is the first step with $500 billion earmarked for fixing aging infrastructure, digitization of the economy, and other investment. Presenting the ReARM package in Brussels the European Union president Von der Leyen says- “This is a moment for Europe and we are ready to step up.” The proposals Leyen said “could mobilise close to €800bn of defence expenditures for a safe and resilient Europe." About $650 billion comes from increasing the European spending on defense by 1.5% of GDP from numbers below 2% that reflected underspending on defense. The EU will loosen strict deficit rules. The CDU coalition government in Germany with SPD under Merz that is being setup will remove the debt brake in the German Constitution that limits defense spending to 1%.  Another $150 billion in loans can be generated from joint EU borrowing that could be given to countries. That will Leyen says- “It will help member states to pool demand and to buy together. The Free Democrats led by Christian Lindner are polling about 4% a week before the elections in Germany. Lindner's FDP was part of the Scholz SPD Greens coalition after winning 11% of the vote in 2021. Elections would be held in 2025 March. Yet with FDP breaking away from the coalition as its popularity dropped elections will be held next week. From the beginning this coalition was not a good one as FDP supported the debt brake and no spending, when Greens and SPD promised investment in infrastructure that were neglected by Merkel's CDU. Scholz loses a no confidence vote in parliament that he called so that new elections are held in 60 days according to federal German law.  He says it is a fundamental choice that German people need to make between pensions and investments for the future with support for the armed forces vs the policy that doe not plan to invest in the future with a debt brake limiting investment. The Free Democrats opposed SPD and Greens efforts to invest for 4 years. Why did Scholz continue. in this way with FDP CDU's Merz asks directly, was Scholz on another planet.  This has happened three times before- in 1972 when Wily Brandt got support for his Ostpolitik policy of better relations with Soviet Union and GDR and new mandate after planning a no confidence vote for a new election. He won with 46% of the vote and 91% of eligible voters voted. In 2005 Kohl was reelected after a no confidence vote he planned on his government to get a new mandate. Kohl of CDU won. In 2005 Gerhard Schroeder's social and economic reforms affected working class Germans- he called a no confidence vote to get a new mandate. This one Schroeder of SPD lost and it started Angela Merkel of CDU's 16 years in office. ...

The European Union’s total defense spending increased by 30% from 2021 to 2024, to 326 billion euro or $341 billion. That is 1.9% of the EU’s GDP it's economic output, according to European Defense Agency. It is still short of 2%.  Britain will ramp up defense spending all the way up to 3% in 2027. Britain is short of defense equipment with transfers to Ukraine and with much of the defense budget going to maintain a nuclear deterrent. This leaves less for other defense needs. This report says most of the procurement for defense equipment goes to countries outside Europe.The Kiel Institute says 80% comes from outside EU. It is not mere shortage of funds it is the severe bottleneck from lack of defense manufacturing industry  that is putting Germany, France and UK in a situation where they are too dependent on the US. It takes years to build this capacity. Russia built it up during 3 years of war by going to a wartime economy and it now produces 4 times the ammunition Europe produces. The US did the same to match and exceed Russian capabilities and capacity, Europe lagged behind with unwillingness of Macron and of Scholz in particular to switch funds from needs in transport, infrastructure to defense. In comments made to the editors of the New York Times, Mario Monti, the prime minister of Italy, says the European Union will endure because it was in the vital interests of Germany. Competitive devaluatations if a number of countries exited the eurozone would have an enormous harmful effect on Germany. Germany is an export dependent economy and sends two thirds of its exports to EU countries. In the unlikely event Greece leaves the eurozone, Monti says effective political policy responses can be expected to prevent this from affecting the rest of the eurozone. Monti is on a visit to the U.S. for talks with President Obama. He praised the effort by Greece's prime minister Papademos to meet the demands of international lenders in difficult conditions.

The Ifo Institute's Hans-Werner Sinn presents the German view on bailouts for Greece, Ireland, Portugal, Spain and Italy. He says that socializing of debt was proved to be a bad idea even in the U.S. experience when eight states and territories were allowed to go bankrupt in the 1830's and 1840's, and even though California is close to being bankrupt no one suggests socializing the debt. The European Economic Advisory Group has favored short term assistance and liquidity assistance but not aid for insolvency. Bundesbank assistance for international shift of refinancing credit, also called Target credit, is estimated at $874 billion, since 2007. Greece and Portugal current account deficits were financed using this. ECB purchase of government bonds $250 billion, and $500 billion in rescue programs from the IMF, and additional help from the European rescue funds such as EFSF. Sinn says Germany would lose $1.35 trillion if the euro fails. If Greece, Ireland, Italy, Portugal and Spain go bankrupt and repay nothing, and the euro survived, Germany would have lost $899 billion by his estimates. He responds to critics by saying that the Marshall Plan gave Germany 0.5% of GDP for 4 years, or 2% in total, or about $5 billion today if taken as 2% of Greek GDP....

Thomas Kleine-Brockhoff, a senior transatlantic fellow at the German Marshall Fund of the United States, leads the EuroFuture Project. Here he offers his ideas of the dilemmas facing German leaders in agreeing to letting the European Central Bank take a larger role of supporting the bonds of Italy, Portugal and Spain. He says Germans are seeing a contradiction between European demands for German leadership and not wanting to be led by Germany or perceiving Germany as a hegemon. Brockhoff says Germans have never in the postwar period wanted to or learned to exercize continental leadership. He recounts the postwar period when Germans were content with the deutsche mark, and limited their expression of national pride to the deutsche mark. Giving up the deutsche mark was part of the deal for reunification of the two Germanys, a surrender of economic sovereignty for the sake of a larger integration into Europe. He says that even though the arguments are framed in terms of orthodox economics, economic nationalists who never really wanted to give up the deutsche mark are the core of the opposition to the common issue of eurozone bonds. The German position is to go back to the framework of principles for economic and monetary union and tighten the rules for spending and taxes, something that is good in the long run, but does not work in the short run with shrinking economies from austerity programs and nervous markets. The Merkel government's resolution of this crisis is to set new fiscal rules for the eurozone, and either move in the direction of letting the ECB play a larger role, or support such a move. What is not clear is whether the government will survive the next election taking on this leadership role in Europe, or a revolt in the Christian Democratic party....

Martin Feldstein says the eurozone summit of Dec. 9, 2011, was a failure because the plan for closer economic integration and financial discipline does not address the immediate problems of increasing bond yields for Italy and Spain. The summit concluded with decisions to set up a constitutional rule for each euro-zone country to balance its budget, take corrective action if the "structural" deficit exceeds 0.5% of GDP, and impose penalties if the actual deficit is larger than 3% of GDP. German chancellor Merkel wanted to have these rules put in a revised version of the EU Treaty, enforceable by the European Commission through the European Court of Justice. With Britain not agreeing to accept the plan without safeguards it requested, the new rules apply to the eurozone only, are not part of a revised Treaty and are not enforceable by EU institutions. Feldstein says it is wrong to have a common solution for Italy and Greece. For Greece the best option is to go back to the drachma, because of its shrinking economy and high debt load, and the need for a competitive currency. Italy, he says has a good chance of convincing investors to lower yields by taking strong steps. Italy's fiscal deficit is 4% of GDP, and the IMF projected Italy would have a balanced budget in 2013. How should Italy plan for the 300 billion euros of Italian bonds that need to be sold in the next 12 months? Feldstein says only 40 billion euros are needed to finance the projected budget deficit and for the rest is for existing bonds to be rolled over when they are due. Italy can repay the maturing debt with new bonds and not cash. And Italy can get the help of the IMF for some of the funds needed. On the issue of the ECB engaging in large scale buying of Italian and Spanish government bonds, Feldstein says Mario Draghi is doing the right thing by rejecting French proposals to do this, because this would be against ECB rules in the Maastricht Treaty to bailout governments and would reduce the incentive to make changes in Italy and Spain for lower deficits. ...

Weidmann and Merkel emphasize their continued opposition to euro-bonds. Merkel tells the German parliament on Dec. 14, 2011, euro-bonds "aren't suitable as a rescue measure." Italian prime minister Mario Monti, tells the Italian Senate: "the Italian government insisted heavily on euro bonds, which are not a back-door way to allow fiscal laxity but will boost growth." Monti says the euro bond proposals will be on the agenda for the EU summit in March. Italy auctioned its 5 year bonds at 6.47%, as German two year bonds had a yield of 0.29%, showing the widening divergence between the bonds of the two countries.

Martin Feldstein points out why the recent agreement for a "fiscal compact" is no more than an empty statement about fixing the eurozone's finances. In this respect it is no different than the Stability and Growth Pact it replaces, with serious weaknesses. Feldstein cites the weaknesses in the language of the agreement. Each eurozone country is required to limit its"cyclically adjusted" budget deficit to 0.5% of GDP and bring its debt down to 60% of GDP. Compliance will be performed by the European Court of Justice and fines imposed. In practice the questions loom large- for a country like Spain with a 23% unemployment rate, isn't all of the 6% budget deficit cyclical? Again the agreement says deficits are calculated "net of one-off and temporary measures." Under this provision a lot of the stimulus programs would be considered in the category of "one-off." Other language lets eurozone countries frame budgets based on "exceptional circumstances" and "periods of severe economic downturn." Italy has declining economic growth, does it make sense to have a large budget surplus in that situation to lower debt to GDP, and how does that goal relate to "exceptional circumstances."...

Mario Draghi, President of the ECB, turned down proposals to let European central banks send money to troubled European governments through the IMF. Draghi said- "we should't try to circumvent the spirit of the treaty, no matter what the legal trick is." The ECB also opposes large government bond buying to bring down yields on Italian and Spanish government bonds. The ECB by majority vote reduced interest rates in the eurozone by 0.25%, bringing interest rates down to 1%, and reversing rate increases under the previous president Trichet. It also made medium term funding available to European banks on better terms. According to a person in the room, German Chancellor Merkel opened the summit saying Germany opposes a plan to let the European Stability Mechanism (ESM) borrow from the ECB. The ESM is the bailout mechanism for future bailouts.
