David Reilly warns that though the U.S. Federal Reserve's stress tests of U.S. banks showed they passed- including approval for dividends and share buyback- except for Ally Financial and Citigroup, this can be deceptive. True, the Fed used 13% unemployment and sharp drop in stock market prices as conditions. The problem is with capital ratios. The Fed used a leverage ratio of 3%. It should not be forgotten that the financial crisis of 2008 was caused by excessive leverage and risk. Tested on this measure the banks fail to achieve safe levels of leverage and risk. Under the Fed's highest stress scenario Citigroup ratio was at 2.9%, Morgan Stanley's at 3.4%, Goldman Sachs and J.P. Morgan at 3.8%- what ths means is that the leverage for these banks was at 26-29 times capital. Reilly raises the question- how is this so different than the leverage used by these banks before the crisis. The stress tests in the U.S. by the U.S. Federal Reserve are lauded for being better than the European Banking Authority's stress tests, but is this a standard by which to judge them? Before the collapse of Lehman in 2008, experts including Anil Kashyap at the University of Chicago, pointed out that for every $1 of bank losses in a deleveraging cycle bank lending goes down at banks by $10, and for investment banks at $20-$30 depending on leveraging- in David Henry and Matthew Goldstein, Business Week, July 16, 2008, How Bad Will It Get on Wall Street? Lehman's leverage ratio was between 24-31 times capital before the crisis. Worse, by saying banks are now safe compared to the situation before the crisis, is the Fed giving the green light to banks for some of the same leveraging behaviour that ocurred before the crisis?...

The Economist points out that a third of the output of Japanese companies is made overseas. Japanese firms are increasing profits with the weaker yen but not sharply reducing prices. South Korean companies have also moved production overseas. As a result the Economist says concerns about the weaker yen leading to depreciation by other countries are not realistic.

In the face of relentless questioning Goldman CEO Blankfein, CFO Viniar ,and Mortgage Products VP, Fabrice Tourre, hold tightly to their story that they did nothing wrong. At one point Viniar was asked by Senator Levin of Michigan how he felt about Goldman employees describing the deals by Goldman in sour terms. Viniar replied that it was unfortunate that it showed up in the email. Levin asked Viniar whether he had no qualms about the matter much less about the email. Mostly the four Goldman executives questioned and the senators seemed to be talking past each other, with the senators- Mark Pryor of Arkansas, Kaufman Jr. of Delaware, John Ensign of Nevada, Susan Collins of Maine, Claire McCaskill of Missouri- appearing exasperated that the Goldman witnesses were dodging questions or simply buying time. Senator Pryor compared the whole thing to Vegas casino gambling to which Senator Ensign said that it was more like playing a slot machine while these types from Wall Street were manipulating things in their favor, even Vegas casino were not manipulating the odds while the game was being played. ...

Short sales in the U.S. housing market in 2012-2013 are helping the recovery in housing prices and reducing foreclosures. Banks are reducing the time required to process short sales and both banks and homeowners are benefitting as foreclosures lead to much higher losses for all. In Oct 2012 foreclosures were 11.5% of total home sales, declining from 17.3% in Oct 2011, and dropping sharply from the 30% level in 2008-2009, according to CoreLogic. For the same period Oct 2011 to Oct 2012 short sales increased from 8.1% to 10.2%. Banks, real estate agents and homeowners see short sales as a better more efficient approach than letting homes go into disrepair, reducing prices in the neighborhood and creating larger losses for banks and homeowners. CoreLogic figures show short sales in Dec. 2012 cost 24% less than comparable houses not in financial distress. For foreclosures the discount was about 64%, showing the huge difference and how the wave of foreclosures in 2008-2011 must have hurt society and the economy....

How Lehman Brothers CEO underestimated the situation facing his firm and failed to realize the true extent of the economic environment that the country is facing. He did not move fast enough for the speed with things deteriorate in this new environment which is nothing like the environment they faced before. In the end he held out for a better deal when he was negotiating with potential partners till the other side walked away. As a trader who led the firm for 14 years he was used to snap decisions so when he negotiated with Korea Development Bank and things were difficult he grew frustrated according to the Wall Street Journal and threw up his arms and the meeting ended. After the two sides parted subsequent talks faltered. At that August meeting the Korea bank proposed to invest $4 billion to $6 billion into Lehman and on the other side the CEO of Korea Development Bank had once been the head of Lehman Brothers in South Korea. The Journal report says that the Koreans felt their approach was realistic and were prepared to move forward but that Mr. Fuld was holding out for a better deal. The Koreans would have received a large stake in the firm. But not reaching the deal in the negotiation with the Koreans in June and then again in August and not marking down the firm's large holdings of real estate to reflect new conditions, and relying too much on the access to capital from the Fed, may all prove to be the undoing of Lehman because its stock has dropped precipitiously in the last few days losing more than 40% of it value in one day and then continuing down a slippery slope. Mr Fuld has led the company for 14 years and is the decision maker in this company, being called by employees as "the chairman" or "the gorilla". In these 14 years he gained a reputation for driving hard deals and in this case he may have not realized the crtical situation the company faces required a more urgent approach and a willingness to consider different deals some of which may have led to giving up some of the complete independence with which he operated....

Also an account of how both men acted in the year and the months before the climactic week when Lehman filed for bankruptcy and Merrill Thain arranged for Bank of America to buyout Merrill. How Thain did it and how Fuld failed to save his firm, their background and personalities offer a striking contrast to different approaches to the crisis one facing reality and taking actions one after the other palatable or not, and the other too complacent and missing opportunites to save the firm even after the collapse of Bear Stearns left Lehman exposed to the next crisis of confidence. For example while Lehman failed to raise capital and get rid of undesirable or toxic assets, Thain sold $31.1 billion in toxic assets to a investment company Lone Star for 22 cents on the dollar, even financing 75% of the sale. It raised $8.8 billion in a deal that diluted Merrill's shareholders severely, and announced Merrill would sell its stake in Bloomberg for $4.4 billion. Lehman and Merrill were both heavily leveraged. So are Morgan Stanley and Goldman Sachs at this time in a financial market that is coming down hard on these highly leveraged investment banks....
