Krauthammer says it has become a cliche for people to say "politics is broken" in the U.S. John Beers, head of the Standard & Poors sovereign ratings committtee, also cited a broken political system in his rationale for the U.S. credit downgrade to AA+. This happened even as S&P repeatedly emphasized the triple A rating for France during this weeks (early August 2011) tumult in the markets over French credit risks. But in reality when you look closely and have a sense about the serious changes being discussed, says Krauthammer, something exceptional has happened, and the system is working. For the U.S. Congress and the government to come to grips with an ever expanding debt -with 39 cents of every dollar spent being borrowed as Alan Simpson of the Simpson-Bowles Commission never tires of pointing out- when both branches of government have ignored or shunted off the question with a "deficits are ok" attitude for decades- is a significant achievement. When one looks closely contrary to what S&P's and other opinion says there is actually a political process that is working in the U.S. compared to the process in Europe. In difficult situations when strong opinions are bare knuckling it with each other this process can be boisterous, but it only suggests an effort to wrap ones hands around the problems in a serious way. This is actually one of the strengths of the U.S. system with its checks and balances and its spirited dialogue. In business management Intel's Andy Grove called it "constructive confrontation," and he described this as positive and essential for business institutions to survive and grow....

Former Treasury Secretary Robert Rubin's role along with CEO Prince at Citigroup in relaxing strict oversight and risk controls to pursue riskier investments and increase profits at Citigroup. This led to the $65 billion in losses on mortgage related investments that caused its share price to collapse to $3.77 by November 21, 2008. About 75,000 jobs are already lost from 375,000 worldwide and Citi is in talks with government officials in emergency meetings this weekend before the markets open on Monday November 24, 2008. Hilsenrath describes how the Federal Reserve missed the signs of the mortgage financial crisis of 2008, the bubble economy, and how low interest rates and other actions of the Fed to rescue the economy led to a situation which hurt savers. The lack of a serious plan for homeowner rescue as part of the actions by the government further hurt the working and middle class. The rescue also lacked credibility because the banks ended up becoming bigger than they were, and no action was taken in the U.S. which had been pushed by the U.S. in similiar situations overseas- for example on South Korean banks for overborrowing during the 1997 Asian financial crisis.  At the 2014 Boston Fed sponsored conference on Inequality, Fed chairman Janet Yellen described what she called the largest inequality in the U.S. not seen since the 19th century. The average net worth of the lower half of the distribution, said Yellen, of 62 million households, was $11,000, and a quarter of them had zero net worth. These were the shocking statistics that propelled two unlikely outsiders forward- Donald Trump to the Republican nomination for president, and Bernie Sanders who coming close to getting the Democratic nomination settled for a big part of setting the Democratic agenda supported by nominee Clinton in 2016. ...

The feeling is that the government was too close to the banks during the boom, and banks like Goldman have so much influence in the government and many bankers work inside the government, making it difficult to separate the public interest from the interest of the banks. This makes it more difficult to take necessary action when it comes to the banks.

The FDIC acknowledges that it has not been able to get banks interested in a pilot program called the Legacy Loans Program. That program was designed to give the banks an opportunity to sell off $1 billion of troubled mortgages. Since November with the efforts of the Troubled Asset Program under Secretary Paulson to have the banks sell off these assets in an auction or some other way, the whole issue of getting the toxic or troubled assets off the books of the banks has been effectively shelved. The Obama administration's version of this was the Geithner Public Private Partnership program, but this like Paulson's TARP never really got off the ground. Instead several things have happened that have enabled banks to show higher profits and improve stock prices. The period from March 2009 to June 2009, a period of several months has seen bank stock prices recover and banks are now able to raise capital on their own from investors. The government's "stress tests" gave the banks credibility with investors and they were designed not to be so stringent as to affect confidence. The mark to market rule has also been relaxed so that banks are no longer required to show these toxic assets at prices that reflect large losses. Bank executives also are wary of the new executive compensation rules of the government. All of these things have combined to create asituation where some confidence has been restored, but at the same time experts are pointing out that the underlying problems of an estimated $1 trillion in troubled assets remains. Banks are even less likely to want to part with these assets at lower prices now that some semblence of confidence is returning, as they would then have to show large losses. What this implies is that if the economy suffered a setback, these problems would return and be just as intractable as ever....

Vernon Smith asks the question why when $10 trillion in losses were experienced in equities in 1999-2002 the financial system did not collapse, and in 2008 losses of $3 trillion in mortgages held by homeowners resulted in a collapse of the financial system. In the 2002 period the losses, he says, were borne largely by institutional and individual investors who largely owned the assets outright. In the 2008 crisis homeowners purchased about 90 to 100% of the housing assets on margin, and declines in value of 50% or more in the low price tier were seen for homes bought at the peak of the bubble. These losses were transmitted to banks and lending institutions. The consumption binge added to the debt of households. The result is that lending went down sharply for durable goods consumption, and this is seen in the decline of auto sales of 41% from Feb. 2008 to Feb. 2009. The collateral damage then occurs in retail and labor markets. This is similiar to how Ben Bernanke viewed the Great Depression crisis in an important paper- the inability of the financial system to perform its economic role of lending to households for durable goods consumption and to companies for production and trade. This understanding is different from the Friedman view of a contraction of the money supply, and the view that excessive speculation caused it. Bernanke's experience studying the causes of the Great Depression uniquely qualified him to address the causes of the global financial crisis of 2008....

Now that the trigger mechanism in the August 2, 2011 Debt Ceiling and Deficit bill is in place- with the trigger calling for 50% of the cuts of $1.2 billion to come from defense spending- thoughts are turning to how and what to trim, and what the overarching framework should be. Former Assistant Secretary of Defense, Joseph Nye, says there is a right way to trim Defense spending. The winding down of the two Bush wars could be used to cut ground forces to 1990 levels, trim the purchases of F-35 Joint Strike Fighters, make better use of drones and less costly technologies, and cutting health care costs in defense. This would not affect U.S. national security. What is needed now is also a framework of what the U.S. wants to see happen in its role in the world. Here Nye reminds readers that President Eisenhower decided not to get involved in Vietnam on the side of the French in 1954, saying it was more important to strengthen the U.S. economy. Its important to remember that this decision came only a couple of years after the end of the Korean War. The idea being the U.S. could not police different countries or engage without considering the big picture. In today's context this also means not engaging in nation-building in remote places and in environments that make it not worthwhile to engage precious resources. The U.S. says Nye should consider itself more in Reagan's terms of "a beacon on the hill." Another factor he alludes to is that 70% of the world's military expenditures are now made by the U.S. and its allies. This means there is great potential for burden sharing. Just as the U.K and France essentially combined their resources for achieving overall defense goals of the two countries to accomplish the same things that they did before, the U.S. can do much in combination with its allies. This helps frame policy and solutions for defense. Pearlstein offers policy and solutions for the economy, and Krauthammer offers policy and solutions for deficit reduction in the Washington Post, August 5, 2011, giving an overall picture of what the U.S. and Europe should strive for in coming years....

With the reduced demand for Fannie and Freddie mortgages with coupons under 5%, the Fed steps in and purchases $192 billion of 4% and 4.5% conforming mortgages on a gross basis by March 25, 2009. The move helps support falling house prices in the U.S. and reduces mortgage rates. It also helps banks improve profits. Estimates show the top 10 banks increased their holdings of securities issued by Fannie and Freddie and government agencies by $128.6 billion or 30% in 4th quarter 2008, which can be marked up in future quarters.

The Washington Post-ABC News poll of August 29- Sept 1, shows 60% of respondents disapprove of the way the Obama administration has handled the U.S. economy. Of these 60%, half "strongly disapprove." Two to one the respondents say they are worse off today financially than at the beginning of Obama's term in 2008. This is the response to the famous Reagan question for Jimmy Carter- "are you better off today?" On the issue of the size of government and services, only 38% of respondents say they want to see a larger government with more services, and 56% say they want to see a smaller government with less services.

In this position he managed the expansion of the Fed's securities portfolio first in the early days of the fianncial crisis, and then under QE 1 and Operation Twist to its current level of $2.6 trillion. He has a PhD. from MIT and has co-authored papers with Fed chairman Ben Bernanke. Sacks is now leaving this position at the Fed.
