To give time for the fragile banking system to adjust, and for consumers not to feel the impact of a sharp and sudden devaluation, the government of Russia has used up one third of its reserves shoring up the ruble. Now with currency traders and others testing the limits of the new band in which the ruble is trading, a lower limit of 41 rubles against a basket of euros and dollars is eroding. Last week the rate was at a low of 36 rubles to a dollar. Foreign exchange reserves have dropped from a high of $600 billion to $385 billion. See the link to the sudden erosion of sovereign wealth funds around the world including the Gulf countries. Raising rates aggressively and tightening liquidity too much would hurt the economy, so there is a testing game between currency dealers hoping to profit from the ruble's fall and the Russian government and central bank. Memories of the 1998 collapse of the ruble are still fresh in people's minds, and the government wants to prevent anything like that happening. This has almost become a raison de etre of the Putin government, to prevent the poverty and humiliation after the collapse of the economy during that early post-Soviet period. Most of the money that the government is spending to boost the banking system and the economy is flowing into the currency market instead. ECB president Draghi tells the European parliament on Jan. 16, 2012: "I cannot underline these points enough. Only a well-coordinated, coherent and properly timed strategy will yield the desired results." He made his comments as head of the European Systemic Board, which oversees systemic risks to the banking system in Europe. Speaking after a series of downgrades by S&P, Draghi said there should be "much less mechanical reliance" on ratings agencies. On Greece's debt burden and servicing costs he pointed out that the evaluation of Greek debt made in October 2011 "needs to be clarified whether its realistic," given the deteriorating economic situation in Greece. On Greece's talks with bondholder Draghi wants to see new servicing of debt conditions make it possible for Greece to bring down its current debt level of 190% of GDP to 120% by 2020.

Jean Claude Trichet is one of the last leaders from a generation that helped create the euro currency union and a pathway to closer union of European nations. For four decades he has worked at the upper echelons of European economic policy making. In accepting the Charlemagne prize he stayed true to his idea for closer integration in the European Union. He said- "Confronting the challenges of the future requires strengthening the institutions of economic union." He would like to see a finance ministry for the EU, saying that "in this union of tomorrow, or the day after tomorrow, would it be too bold...to envisage a ministry of finance of the Union?" Such a ministry would exercize oversight over European nations economic policies and exercize veto power over national budgets. In the current crisis in Greece such a ministry could take actions and make decisions applicable to Greece. Trichet's remarks were delivered in Aachen, Germany. At the very same time finance ministry officials from 24 European countries were meeting in Vienna to come up with a solution to the Greece debt crisis. A main stumbling block is disagreement between Germany and others including the ECB, about how to make private-sector creditors share the burden of helping Greece avoid a default. Trichet and the European central bank and other central bankers have rejected Germany's insistence of an extension on the maturities of Greece's bonds, because they fear this would be perceived as a default by financial markets.This in turn would lead to contagion effects spreading to Spain and Italy, and a Europe wide crisis. In direct exchanges between Trichet and French president Sarkozy, Sarkozy has told Trichet he represents the bankers views whereas Sarkozy and Merkel have to take public opinion into account. In fact in past resolutions of financial crises in Latin America this type of extension of maturities for bonds has been applied, as for instance in the Brady Bonds and negotiated settlement arranged by the U.S. for banks, and Latin American and some Asian governments. This becomes necessary when countries such as Greece, Ireland and Portugal are unlikely to ever be able to repay the debt without a renegotiation of the original debt agreemments, spreading the debt over longer maturities, and private creditors taking some losses. By shifting the entire burden on austerity and spending cuts the current agreements leave the EU lurching from crisis to crisis as the underlying situation remains unresolved. It is here that Trichet's laudable vision of European unity runs aground because of the failure to build bridges between the outlook of the financial community and the public opinion of Germany, Greece, Ireland, Portugal and other countries. The governments of creditor countries such as Germany seek a renegotiation for a restructuring of debt. The governments of Greece, Ireland and Portugal understand that severe austerity cuts alone with declining growth can never resolve the situation, and would welcome a restructuring especially because the cuts are deeply unpopular. The renegotiation has to be conducted with the full faith and credibility of the European governments, ECB and the support of the U.S. government, so that financial markets are given a certain reassurance that the situation will be managed to a successful conclusion, and not lead to contagion effects on Spain and Italy. When asked about this Nicholas Brady recently said this required "a unified decision." This would include money set aside for recapitalization of European banks that are affected by such a restructuring. In such a restructuring the German government and other European governments would still come up with taxpayer money for the resolution, yet the shared cost by all parties would create a fair and workable financial arrangement that has the potential for successful resolution to the sovereign debt crisis. This disconnect between the political leaders and the bankers is why observers say the Europeans have not been able to wrap their arms around this problem. ...

Montek Singh Ahluwalia, head of India's Planning Commission, tells a weekend business conference of the government's intention to move towards making the rupee fully convertible and lifting all restrictions on foreign exchange transactions. India's prime minister, Manmohan Singh also said the government "was far more comfortable" making this move.This would make India vulnerable to sudden foreign exchange outflows. India has foreign exchange reserves of $144 billion and is in a position to make the move, especially as it brings the advantages of attracting more foreign investment to the country. Another advantage is the opportunity to make Bombay a financial hub in Asia, especially as the Indian economy develops and India's strengths in the financial industry and its human resources in that area make themselves felt.

Italy's political scene is fragmented with two far right parties one the League under Matteo Salvini with a base in the north and the other called Brothers of Italy, under Giorgia Meloni with a base in the south. In Italian politics of the last decade popularity of a party lasts on the right or the left remains for 3-4 years before fading. In sequence after the fading away of Berluconi's party, voters swung to the socialist party, then the party of Beppe Grillo a comedian called Five Star Movement, followed by the League and Salvini on the far right, and now Brothers of Italy. At no time is any such party having at the height of its popularity having more than 20-25% support. Brothers of Italy under Meloni is the newcomer with 23% support mostly in the south, Rome, Palermo, Sardinia.    Brothers of Italy is different from Salvini's party as Meloni is staunchly pro-EU and supports Italy taking a strong stand on Ukraine. The withdrawal of Salvini from the national unity government led by Mr. Draghi, former head of the European Central Bank, and formed during the pandemic, led to its collapse last week. Meloni benefited by being the main party in the opposition during that time, so that it is not clear that if she forms a government after the September election whether Italy will still have a stable government. The difference between Salvini's League with connections to Russia and Meloni's EU positions means far right politics is itself fragmented and the socialist parties are within a point of the Brothers of Italy. Mr. Berluconi's Forza remains a fringe player with 8%. With 200 million euros of EU assistance Italy decided to form a government under Mr. Draghi in a kind of national unity government during the pandemic so that these funds could be managed effectively, and to tackle pandemic related problems. Some of Meloni's appeal may come from broadening her appeal by policies that support nurseries and mothers, the family, and from her working class background in Rome at a time when the pandemic has created serious economic problems for families. Like France Italy is divided with Meloni playing the kind of role Le Pen has in France of being for working class yet facing competition for working class votes from the socialist parties that are close rivals for support. The Five Star and League parties in northern Italy have their own local support base. ...

According to preliminary estimates of the UK Office for National Statistics, gross domestic product fell 0.5% in October through December 2010, after expanding 0.7% in the third quarter of 2010. The UK inflation rate increased to 3.7%. At the same time the money the UK needed to borrow in December 2010 came in at 16.8 billion pounds, down from the 21 billion pounds in December 2009, showing an improvement in public finances. The two main drivers of UK growth are now set to slow down. Consumption spending down because of higher unemployment and inflation, and tax increases equivalent to 8% of GDP over 4 years. And government spending cuts leading to a reduction in spending for the 2011 fiscal year of 23 billion pounds. UK economic growth is 2010 is 1.4%, after contractions of 4.9% in 2009 and 0.1% in 2008. The UK Treasury chief George Osborne said the government will "not be blown off course by bad weather." Central bank governor Mervyn King pointed to the choppy recovery. India is becoming a major destination for foreign investment in manufacturing in many industries. The youth population 15-24 now exceeds that of China. Over the period 2015-2019 the number of youth 15-24 will increase to be close to 250 million in India in 2019, compared to a rapidly declining youth population in China of little over 150 million in 2019, according to the International Labor Organization. China's one child policy, investigation of multinationals business practices, and increasing wages in manufacturing, are reducing its attractiveness for foreign investors. Other destinations such as Russia are less attractive because of the economic crisis after falling oil prices. India also benefits from the large drop in oil prices to help reduce its chronic deficit and lower inflation- significant dividends at a critical time. Raghuram Rajan, head of the central bank, estimates the gain from the drop in oil prices at about $50 billion. Indonesia also benefits from the same trends. Prime minister Modi is reducing the bureaucratic structures and red tape that are a legacy of the Congress governments since independence in 1947, creating a new climate for business investment. ...

Shinzo Abe is determined to avoid the mistakes made during his last term as prime minister 2006-2007, which lasted only 10 months and ended with defeat in the upper house elections. The LDP is aware that it won by a landslide because of the splintered opposition. The LDP won only 40% of the vote in the electoral districts in Japan. His focus will be on the economy, on tackling deflation, on central bank policy and efforts to support exporters with a weaker yen, and this time he will be cautious about sounding too nationalistic. Abe told a news conference: "I once fell to rock bottom and was hit with a storm of criticism. Now, I want to prove it's possible to start over again." During 2006-2007 Abe followed a popular LDP leader, Junichiro Koizumi, and hope that he represented a new post war generation of leaders. One approach he might take is to stay close to the U.S. on policies. The early stumble in this respect hurt DPJ's prime minister Yuko Hatoyama after differences with the U.S. shortened his term in office....

The Economist warns in this editorial and cover issue that if Germany and the European Union do not act fast the Greek crisis could have a Lehmann like effect on Europe's banking systems, with a sovereign default. This would threaten the weaker economies of Portugal, Spain and Italy. As Simon Johnson has done on the pages of the New York Times, the Economist calls the German government and Chancellor Angela Merkel's handling of this crisis filled with ineptitude. Instead of leading the German people and giving a true account of things she followed public opinion- to see that Greece was punished for its mistakes and to provide a lukewarm show of support. A true account would have shown how Germay has gained from the euro, the huge portion of Greek debt that German banks hold, and the losses that the government would have to step in and avert in its banking system if Greece defaulted. Waiting till after a big regional election in Germany on May 9, was to show a lack of grasp of how such a crisis could explode if Greece in the meantime was shut out of capital markets (yield on Greek bonds shot up to 20%). Helping Greece was more in Germany's interest than an act of charity that public opinion in Germany seems to think it is. Other mistakes the Economist cites are- the idea that going to the IMF would be humiliating thus not bringing in the IMF actively much earlier. In the view of these experts it is the ineptitude that led to the loss of confidence in financial markets that now necessitates a much larger aid package for Greece, from $60 billon to $150 billion. The other is to have a slow decision making machinery in the Eurozone and knowing this not to have taken more aggressive action. Suggestions from the Economist as an adhoc measure- set up a single crisis management committee to make quick decisions. Set up a firewall between Greece and the other states like Spain and Italy so that contagion does not spread, with these countries also being shut out of financial markets at some future date if the situation deteriorates. The other is that the European governments should setup inter-governmental liquidity lines, and the European Central Bank act using the new arrangements....

Japan's vice finance minister for international affairs, Mitsuhiro Furusawa, emphasizes that Japan's effort to revive the economy is exactly what the IMF and the international community have been looking for Japan to do. The effort is designed with the primary objective of fighting deflation. The yen has declined by 15% since the new administration of prime minister Abe assumed power Dec. 26, 2012. It now is at 99 yen to the dollar compared to 80 yen to the dollar in 2012. At 80 yen to the dollar the IMF considered the yen "moderately overvalued." Furusawa assumed the new position recently. His previous position was IMF executive director 2010-2012. In that position he assisted IMF managing director, Christine Lagarde, in efforts to manage the sovereign debt crisis in the eurozone.

Within minutes of the SNB's decision to lift the cap on the euro the Swiss Franc surged 30% against the euro and 18% against the dollar. FXCM, retail currency broker, suffered severe losses and the company needed a $300 million investment from Leucadia National Corp. to survive. Citigroup and Deutsche Bank AG each had losses of $150 million. Hedge Funds Discovery and Comac also suffered losses. FXCM losses stem from use by FXCM clients of borrowed money, along with higher leverage the company also has lower margin requirements. Interestingly FXCM fought CFTC efforts under Dodd-Frank legislation to limit leverage to 10 to 1- saying "it would have a devastating impact and drive it overseas." The limit finally set at 50 to 1, meant that an investor could borrow $50 for every dollar he put in of his own. The leverage meant large losses for inexperienced investors and threatened the survival of FXCM in a matter of minutes.
