The move by the US Fed to cover the deposits at the Silicon Valley Bank to limit the fallout of the bank's collapse on the US banking system. By taking the step that the bank posed a systemic risk the government's deposit insurance fund will cover all deposits at the two banks rather than the standard $250,000. Any losses will be covered by a special assessment on banks and there will be no cost to taxpayers.

Over the weekend June 25-26, 2011, the Basel Committee made the decision to raise bank capital reserve requirements from 7% to 9.5%. Wall Street Journal and analyst estimates show that Bank of America, Citigroup, and J.P. Morgan Chase will have to together raise $150 billon in additional capital. The rule gives the banks time till 2019 to reach the new goal. Banks that get even bigger could face an additional one percentage point increase to 10.5%. As of the end of the 1st quarter of 2011, J.P. Morgan had an estimated 7.3% ratio and would need $35 billion to meet the 9.5% capital reserve requirement. Bank of America would need $68 billion and Citigroup $48 billion to reach the 9.5% target.

Economies have fallen back sharply but banks have not had to recognize bad loans as government support and repayment moratoriums have covered a quarter of all outstanding loans for companies and households. As a result there is a strange crisis in which defaults have not happened. Banks have not had to recognize bad loans. The question is what will happen once this government support and other support ends.

The European Central Bank says bad loans in eurozone could go as high as 1.4 trillion euros or $1.7 trillion, if the economies face further setbacks in the second wave of the coronavirus. European government support has been more generous than the U.S. In Italy over 25% of loans to businesses and 15% to households, totaling 300 billion euros were given payment holidays, according to Scope Ratings.

Shockingly Silicon Valley Banks spends half a million dollars on lobbying and this works to avoid government regulation. The bank with $209 billion in assets collapsed this week leaving depositors at risk. This report in The Guardian says this bank did not have a chief risk officer in the months leading to its collapse and more than 90% of its deposits were not insured. The lobbying worked and the bank avoided regulation. By 2015 the CEO hired a former Obama administration Treasury Department official for its board, and by 2019 the CEO was placed on the board of the Federal Reserve Bank of California.

Systemic risks from "too big to fail" and the pushback on capital reserve requirements that leave banks with lower reserves. Ewing describes the role of the president of the Swiss Central Bank, Mr Hildebrand, in setting rules for higher capital reserves for Swiss banks than that of other countries and the pushback from the banks resisting the new regulations. "He will never find another job in Switzerland," a Swiss newspaper Der Sonntag quoted one banker saying this about Mr. Hildebrand. Losses at Swiss bank UBS during the financial crisis and the $2 billion loss at a UBS trading desk in 2011 have created a new awareness of systemic risk at banks. During the financial crisis banks used an optimistic estimate of "risk weighted assets" which led to insufficient capital reserves in a crisis even as the banks were shown to be well capitalized. A sense that banks in Europe and the U.S. will continue to have insufficient capital reserves at 3-4% of assets under new rules and with the longer phase in times for the new Basel III regulations of reserves at 7% of assets to after 2016....

The way in which the subprime mortgage crisis is affecting Germany. How mid sized German banks formed conduits like the larger banks in Europe and expanded them to the point where their conduits were as large as those of the large banks. Lacking the resources of the larger banks these banks were the first to fall in this crisis. Conduits are off balance sheet affiliates that borrow using short term commercial paper to invest in longer term securities. Its critical that they have access to capital borrowing because the commerical paper has to be renewed. In a crisis like this one if the borrowing ability vanishes because of perceived risk by lenders then the whole operation can blow up. So the German central bank had to intervene to support 2 of these institutions IKB Deutsche Industrie Bank and Sachsen LB and organize a rescue operation. Silicon Valley Bank's investments in Treasury's did not appear to be risky yet these investments were in long term Treasury's that lost value when interest rates were increased by the US Federal Reserve. The market value of its assets declined leading to startups and other tech companies affected by the downturn to withdraw assets all at one time from the bank. The withdrawals amounted to about $42 billion last week leading to its collapse from running out of cash to pay depositors withdrawing their money. Unlike the bad loan problems of banks in 2008, a whole combination of such factors led to its collapse. With the collapse the FDIC will issue receivership certificates for the $155.1 billion in deposits  that were large and did not qualify for FDIC insurance.

Central Huijin, part of China's sovereign wealth fund, China Investment Corporation, bought shares of China's four major banks in October 2011 to prevent steep price declines. China's bank stocks have lost about a third of their value in 2011. The four major banks- China Construction Bank, Agricultural Bank of China, Bank of China, and the Industrial and Commercial Bank of China- control two-thirds of the banking industry in China. In China's interlocking system of relationships between the state, the banks and the state controlled industrial companies, Central Huijin owns 35.4% of Industrial and Commercial Bank, 67.6% of Bank of China, and similiar stakes in the other 2 banks. It was created in 2003 to bail out China's banks after bad loan losses, and was transferred to China Investment Corporation in 2007. As part of the 2007 move bonds were issued by CIC to compensate the central bank. This means the banks pay dividends to CIC so that it can make payments on the bonds. Today the 4 major banks pay half of their earnings in dividends to CIC. CIC chief Lou Jiwei, says Central Huijin needs 300 million renminbi a day, or $47 million to pay interest on the bonds to the central bank. The 4 major banks are also under pressure from China's regulators to increase their capital reserves, because of large bad loans to local governments after the global financial crisis of 2008....

The Fed's quarterly Senior Loan Officer Opinion Survey, says U.S. banks have relaxed lending standards and more businesses looked for loans in the first quarter. Yet the demand for loans is sluggish. While auto loans increased, credit cards and other instalment loans were flat, and mortgage demand is decreasing. The sluggish demand for loans is holding back the growth in the profits of banks. This is also why the KBW Bank Index fell by 7.9% this year and bank stocks are not doing well. Lower revenue reduces the Net Interest Margin, a key measure for bank profitability- the difference between what is earned on assets and the cost of deposits and other laibilities. NIM went up to 3.77% in 2010 with the Fed's low interest policy. Since the first quarter of 2010 NIM is falling. NIM at 2.67% is flat at Bank of America, fell for Citigroup and Well Fargo, and only rose slightly at J.P. Morgan Chase.

Michael Barr was appointed in July 2022 to the Federal Reserve Board of Governors by president Biden, and made the vice chair of financial supervision. As a legal scholar at the University of Michigan with a number of books published on the plight of black Americans after the financial crisis of 2008, he is familiar with the problems created by banks from a laissez fairre approach to regulation.  Barr helped write the rules for the legislation on supervision of banks after the financial crisis of 2008 that hurt worker and families, and minorities particularly in places like Detroit. He is now responsible for correcting the problems created by the Trump legislation that exempted banks under $250 billion from this regulation. Barr will bring this down to $100 billion, the original 2008 legislation has a threshold of $50 billion for banks to be subject to oversight by the central bank and stress testing. In 2018 Barr said about Trump's legislation to limit regulatory oversight in an op-ed in American Banker- "The rules (after 2008) were not meant to apply only to the largest handful of systemically important firms. It is the very antithesis of macro-prudential supervision to focus only on the largest handful of financial firms and to ignore risks elsewhere in the system." ...

China takes another step to curb inflation. Effective May 18, 2011, China's largest banks will have a 21% reserve requirement. Food prices were up 11.5% in April. There were a larger number of bank loans in April 2011, of $112 billion, and a larger trade surplus of $11.4 billion. This may cause banks to lend in ways that go around these requirements, say experts. It may also ration capital to the entrepreneurial sectors of the economy.

Nouriel Roubini says nationalization is the right solution. Similiar to action taken in Sweden, where the government nationalized the banks, and then after fixing them privatized the banks. He thinks about six months from now would be good timing, as most of the banks will be insolvent by then. The government does not have the risk of disturbing other solvent banks, if at that time it just moved in and nationalized the banks. Obama has cover, because already Republicans like Graham are endorsing nationalization as an option. And Republicans would prefer nationalization over putting in trillions of dollars into banks, and letting good dollars go in after bad. Roubini says that between guarantees, liquidity support and capitalization, the government has provided between $7 trillion to $9 trillion to help the financial system. Defacto the government is already controlling a big chunk of the banking system he says. This would just make it official. Another reason for doing this, is that the earlier solution of taking one failed bank or financial institution and merging it with another, as was done for Merrill, Countrywide, Bear Stearns, WaMu, is like merging two zombie banks. The result is not a stronger institution but one that is just as weak as before. In his picturesque language he says its like having two drunks trying to keep each other standing. He would like to see the big bank split into three or four pieces, creating a number of regional or national banks that are stronger. Because nationalization has become the N-word he says, it could be referred to as temporary receivership. Has Roubini been more prescient than others? No, says Roubini, a number of other people got it right. Robert Shiller on the housing bubble, Steve Roach on asset and consumption bubbles, Ken Rogoff on global imbalances in the current account deficit. He says he put the dots together and gave a more fleshed out picture. This interview was conducted by a fellow Professor of Roubini's at the Stern School of Business of New York University, Tunku Varadarajan. What about Greenspan? I think he says, a belief in market economics led to an excessive ideological belief that there are no market failures and no issues of distortions of incentives. "Central banks were created to provide financial stability. Greenspan forgot this, and it was a mistake. I think there were ideological blinders, taking Ayn Rand's view of the world to an extreme." Did the media play its proper role as this situation developed with all its inherent dangers, asks Varadarajan. In the bubble years everybody became a cheerleader, and the media became a cheerleader. The tough questions were not asked, and there was a failure there says Roubini. They failed in one of the duties of good journalism. The Masters of the Universe were on the cover, the imperial CEO, private equity, and others, no one asked how is it that this guy is producing such high returns each year, is it because he is so smart, or because he is taking on so much risk that he may face bankruptcy in two years? ...

European banks borrowed 529 billion euros from the ECB in Feb. 2012 at interest rate of 1% for three years.This follows the lending by the ECB of 489 billion euros to European banks in December 2011. The total lending now exceeds $1 trillion under the European Central Bank's Long Term Financing Operation. It is designed to inject additional liquidity into the European banking system and shore up confidence in the economy. This time 800 banks applied for loans compared to the 523 banks in December. The actual amount of money going to banks is about 520 billion euros as many banks moved money from shorter term ECB loans to the three year loans under the Long Term Refinancing Operation. The operation helped bring down the borrowing rates on Italian and Spanish bonds- the rate on Italian 10 year bonds is down to 5.2% as of Feb. 28, 2012. Spanish and Italian banks were able to borrow at 1% from the ECB and buy Italian and Spanish bonds paying 5%. Intessa Sanpaolo bank in Italy doubled its borrowing to 24 billion euros. Smaller banks, including banks in Germany, participated in the February 2012 ECB lending, moving the number of banks up to 800 this time. VW's financing arm also borrowed under this operation so that it could provide credit to customers....

The deterioration in the Irish banking crisis. An additional 13 billion euros will be needed by Irish banks to pay bad real estate debt, after this round of stress tests in March 2011, according to Ireland's Central Bank. This is on top of the 85 billion euros rescue package after collapse of the banks, and the 10 billion euros given by the EU and the IMF. Some estimates say the cost of the banking bust could reach $140 billion for a country with GDP of $241 billion. Ireland's interest payments on debt are estimated to rise to 13% of government revenues by 2012. Serious calls are being made for bondholders to share in the losses as the crisi escalates. Daniel Gros, Director of the Center of European Policy Studies, says policymakers in Europe saw the experience of Lehman Brothers and do not want to see a repeat of that experience at any cost. The weak banks in Germany and other lender countries are too politically connected in his view to be allowed to fail. German banks hold $62 billion in Irish Greek and Portuguese debt and French banks hold $26 billion. Hypo Real Estate, taken over by the German government, holds $14.5 billion of this debt. Bank assets in Europe are a larger share of the national economies in Europe than in the U.S. making the situation more intractable- In Britain over 3.5 times the economy, Ireland 2.5 times, in Netherlands 4.4 times, in France 3.25 times, in Spain 2 times and in Germany 1.5 times GDP, compared to 60% of GDP in the U.S. After the Irish government decided to guarantee the debt of its banks two years ago, Irish taxpayers are stuck with the entire cost of bad debt at the Irish banks....

German banks have the largest exposure in Europe to Spain- $139.9 billion in 2012. Of this $45.9 billion is exposure to Spanish banks, according to the Bank for International Settlements. The Landesbanks in Germany have a large exposure in covered bonds to Spain, which are covered by collateral in the form of residential mortgages that have lost value and could lead to losses. At the same time they are not likely to default says Leef Dierks of Morgan Stanley, because they are used as collateral to borrow from the ECB. Some of these cedulas or jumbo covered bonds are trading at 52 cents on the dollar, according to Mr. Dierks. Geman banks have limited loss absorption capacity says Moody's. Moody's has reduced Germany's outlook to "negative" from "stable" for this reason, and warned Germany could lose its triple A credit rating.
